Statistical modeling in finance uses data and assumptions to estimate a quantity or forecast a defined outcome over a stated horizon. Its output is conditional—not a fact about the future. To judge whether it is useful, look at the question it was built to answer, the data and assumptions behind it, and how it performs on observations not used to fit it.
What is statistical modeling in finance?
A statistical model is a simplified quantitative representation of relationships in observed data. A practitioner chooses a method, supplies inputs and assumptions, and estimates an unknown quantity or forecasts an outcome. The result could be an estimate of a relationship between variables, a forecast of volatility, or a measure of risk. It is not, by itself, an investment recommendation or a guarantee of a profitable decision.
The word “model” can mean different things in different settings. In the U.S. banking supervisors’ April 17, 2026, guidance, it refers to a complex quantitative method, system, or approach that applies statistical, economic, or financial theories to input data to produce quantitative estimates. That regulatory definition excludes simple arithmetic and deterministic rule-based software without such theory. It describes the guidance’s scope, not a universal definition for every financial or technical use of “model.”
How does a financial model produce an estimate?
A model’s usefulness depends on a chain of choices, not just its formula. A sound process begins with the intended decision and ends with monitoring after the model is put to use.

- Define the question and horizon. State what quantity is being estimated, what decision it will inform, and when the estimate applies. “Forecast volatility over the next week” is testable and specific; “predict the market” is not.
- Inspect the data. Establish what each observation represents, the time span and frequency, the data source, and how missing values are handled. For a historical forecast test, check that each prediction uses only information that would have been available at that time.
- Choose a representation. Select a method that fits the target, evidence, and constraints. A more complex method is not automatically better.
- Estimate and examine assumptions. Fit the model to a development sample, check its assumptions and implementation, and compare alternative methods or assumptions when the differences matter.
- Test beyond the fitting sample. Compare forecasts with corresponding realized outcomes using data not used to fit the model, where appropriate. A backtest is one kind of outcomes analysis, not proof of future success.
- Monitor it in use. Track performance and material deviations from expectations. Recalibration, adjustment, or redevelopment may be appropriate if performance deteriorates.
The level of review should reflect the model’s purpose, complexity, materiality, and the organization’s risk profile. A model supporting a consequential decision calls for a different degree of scrutiny than one used for exploratory analysis.
Which statistical methods are used for financial questions?
These are broad method families, not competing answers to every forecasting problem. The appropriate choice depends on the target and the available evidence.
| Method family | What it represents | What to consider |
|---|---|---|
| Regression | Relationships between an outcome and one or more explanatory variables. | Whether the relationship and assumptions make sense for the question, and whether they remain useful outside the fitting sample. |
| Time-series methods | Patterns in observations ordered over time, including persistence and temporal dependence. | Whether the historical structure is relevant to the forecast horizon and continues to hold in the period being forecast. |
| Volatility and dependence models | Changing variability and relationships such as correlation, rather than only the level of an asset or outcome. | Whether the estimated risk behavior is useful for the intended horizon and market conditions. |
| Machine-learning methods | Potentially flexible patterns learned from data, including nonlinear relationships. | Data and implementation demands, out-of-sample performance, stability, and whether users can understand the limitations relevant to the decision. |
How do financial models forecast stock prices?
They do so by estimating a defined quantity from chosen inputs and assumptions; they do not reliably “predict the market” in the broad, unqualified sense. A price level, return, volatility, or probability of an event is a different target, and a forecast for tomorrow is a different task from one for a month ahead. Even a well-tested estimate is not the same thing as knowing a future price or determining whether an investment is suitable or profitable.

Historical fit alone is weak evidence. A model can describe its development data closely yet perform poorly on new observations. A historical test can also mislead if it uses information unavailable at the time, is poorly designed, or assumes market conditions will stay the same. Testing should therefore match the intended use and compare forecasts with the outcomes they were meant to estimate.
How can you tell whether a model’s output is useful?
There is no single accuracy percentage that establishes the quality of statistical models across financial markets. Evaluation must match the target and decision. The 2026 interagency guidance identifies several complementary checks:
- Out-of-sample and out-of-time tests: evaluate the model on data outside the fitting exercise, including later periods when appropriate.
- Data-quality review: assess whether inputs are complete, appropriate, and consistent with the model’s intended use.
- Alternative assumptions and methods: determine whether conclusions depend heavily on a particular modeling choice.
- Outcomes analysis: compare model outputs with real-world results; this can include backtesting or outlier analysis.
- Ongoing monitoring: look for material deviations from expected performance during use.
When comparing methods, consider the target and horizon, performance on unseen data using metrics suited to that target, stability across market conditions, interpretability, data and implementation demands, and the consequence of errors. A result can be statistically informative without being sufficient for a particular decision.

Is machine learning better than econometrics for forecasting volatility?
Not universally. A Federal Reserve working paper by Rehim Kilic, listed as August 2025 and revised September 2026, compares econometric and machine-learning approaches to realized-volatility forecasting. It studies the S&P 500 and 40 U.S. equities and evaluates methods using measures and tests that include MSFE, MAE, QLIKE, Model Confidence Sets, Diebold–Mariano tests, realized utility, and filtered-historical-simulation VaR and expected shortfall.

Those findings are specific to the paper’s sample, target, horizons, and evaluation design; they do not establish a winner for other instruments, periods, or investment outcomes. The practical lesson is to compare methods on the forecast task and data available, rather than assuming that machine learning or econometrics wins by category.
Uncertainty can also rise when markets are under stress. A 2014 Federal Reserve paper by Jon Danielsson, Kevin James, Marcela Valenzuela, and Ilknur Zer reported greater disagreement among candidate risk forecasts during market distress. When models disagree, that disagreement is itself relevant information about uncertainty, not a reason to treat one forecast as certain.

What do U.S. banking supervisors expect from model-risk management?
The Federal Reserve, Office of the Comptroller of the Currency, and Federal Deposit Insurance Corporation issued revised model-risk guidance on April 17, 2026. It supersedes SR letter 11-7 and the 2021 interagency statement concerning BSA/AML systems. The guidance describes a risk-based approach tailored to a banking organization’s size, complexity, and model-risk profile. It is expected to be most relevant to banking organizations with more than $30 billion in total assets, while noting that it may matter to smaller banks in certain circumstances. It does not impose one identical process on every U.S. market participant.
The agencies state: “This guidance does not set forth enforceable standards or prescriptive requirements; accordingly, non-compliance with this guidance will not result in supervisory criticism against a banking organization.” That does not mean legal violations or unsafe or unsound practices cannot prompt supervisory action. The guidance also notes that vendor models still require validation even when the vendor does not disclose all underlying code or data.
A specific market-risk backtesting rule
For covered Board-regulated institutions, the Federal Reserve’s market-risk regulation requires comparing each of the most recent 250 business days’ specified trading losses with the corresponding daily VaR-based measure calibrated to a one-day holding period and one-tail 99.0 percent confidence. The number of exceptions informs a multiplication factor for the capital requirement. These parameters belong to a particular covered-institution market-risk capital rule; they are not a general threshold for judging every financial model.

Where does statistical analysis fit into the SEC’s work?
The SEC’s Division of Economic and Risk Analysis integrates financial economics and data analytics into the Commission’s work. Its stated remit includes analysis of economic and market issues, financial products, investment and trading strategies, systemic risk, and fraud, as well as data analytics tools, economic statistics, and data standards. This is institutional context, not a rule prescribing a particular statistical method.
Where can you learn more about financial econometrics?
Cambridge University Press lists Chris Brooks’s Introductory Econometrics for Finance as a paperback textbook. Its third edition covers mathematical and statistical foundations, classical regression, time-series modeling and forecasting, volatility and correlation, switching models, panel data, and empirical finance projects. The publisher marks that edition as replaced by ISBN 9781108436823, so check the publisher or a retailer for current edition and availability. It is an optional learning resource, not a prerequisite for understanding the principles above.
