Sometimes—but a lower share price is not, by itself, a reason to buy more. Average down only after a fresh review shows that the business thesis remains intact, the company still fits your portfolio, and the larger position stays within a written risk limit. If the business has deteriorated, the holding is already too large, you need the money soon, or you would use margin, adding can turn a manageable loss into a damaging one.
What averaging down means
Averaging down means buying additional shares after a stock falls below your original purchase price. The new shares reduce your average cost per share, but they do not reduce the amount of money at risk in the company. Your economic result still depends on the market value of the entire position and what happens next.
For example, buying 10 shares at $100 costs $1,000. Buying another 10 at $60 costs $600, so you own 20 shares for $1,600 and your average cost is $80. If the stock later reaches $80, the position is approximately at its combined break-even before commissions, taxes and dividends. If it falls to $30, however, the position is worth $600 and the loss is $1,000—larger in dollars than if you had stopped after the first purchase.
The calculation can make a recovery look closer while concealing a larger position. Treat the lower average as an accounting result, not evidence that the investment has become safer.

Start with the investment thesis, not your original price
Write down why you bought the stock before deciding whether to add. The reason should be expressed in business terms—such as durable demand, improving margins, a strong balance sheet or a defensible competitive position—not as “I want to get back to my purchase price.” Then compare that thesis with current facts.
Questions for a fresh review
- Are revenue growth and profit margins developing as expected?
- Have earnings, cash flow or analyst expectations changed materially?
- Is management executing the stated strategy, and has leadership changed?
- Has the competitive position strengthened or weakened?
- Is the balance sheet capable of handling higher interest costs, refinancing needs or a downturn?
- Has the industry outlook changed through regulation, technology, customer behavior or pricing pressure?
- Does the current valuation still make sense under conservative assumptions?
A thesis that depends only on the share price returning to its old level is not a thesis. If the facts that justified ownership have failed, averaging down substitutes hope for analysis. Fidelity director Aliya Padamsee states the principle plainly: “Investment decisions should be grounded in research, not driven by emotion.”
Separate a market sell-off from a damaged company
The same percentage decline can have completely different meanings. A broad market sell-off may temporarily depress a sound business, while a company-specific problem may permanently reduce its value.
Recommended Free Tools
Declines that may be temporary
- A broad repricing of stocks caused by changing interest-rate expectations or recession fears.
- Short-term industry weakness that does not alter the company’s long-term economics.
- Results that miss a short-term forecast while revenue, cash generation and competitive advantages remain sound.
Declines that require extreme caution
- A profit warning that reveals weaker demand or permanently lower pricing power.
- Accounting problems, an investigation or a restatement that undermines reported results.
- Excessive leverage, a refinancing problem or rapidly declining liquidity.
- Regulatory action, a lost license or a structural change that removes the company’s advantage.
- Evidence that the business model no longer works or that a superior competitor has taken the market.
Do not let a familiar ticker symbol disguise a changed business. Re-underwrite the company as if you did not already own it. If you would not buy it today at the current price, the old purchase price should not be a reason to keep adding.
Set a concentration limit before you buy more
Calculate the position’s percentage of your investable portfolio after the proposed purchase, not just the number of shares. Include exposure held in other accounts when practical and consider whether other holdings depend on the same industry, customer or economic factor.

Fidelity says that having 5% or more of a portfolio in one stock can increase risk. That is a caution signal, not a universal legal limit or a rule that suits every investor. A diversified investor with a long horizon may choose a different ceiling; someone relying on the portfolio for near-term spending may need a lower one. The important point is to write the ceiling before emotions influence the next order.
Fidelity director Michael Ratte explains why concentration matters: “If you have concentrated yourself too heavily into one company, it can be detrimental to your overall financial plan if conditions change for that specific company, even if the overall market is doing well.” A stock can be a good business and still be an excessive position.
Check the rest of your balance sheet
- Keep emergency cash and money needed for known expenses outside a volatile single-stock position.
- Measure how much of the portfolio would be exposed if the stock lost another 50%, 80% or all of its value.
- Account for employer stock, options and sector funds that increase the same exposure.
- Consider correlation: several different companies can fall together if they share the same economic driver.
There is no safe percentage drop
No universal rule tells you to average down after a 5%, 10% or 20% fall. A price can decline 10% because of temporary volatility or because an important source of future cash flow has disappeared. A 50% fall can be followed by recovery, a long stagnation or further collapse.
Vanguard’s current investor education material says the stock market has historically fallen at least 20% about twice every decade. It also reports that the S&P 500 fell nearly 57% over the two years after the 2008 housing-bubble collapse before a later recovery. Those figures show why a large decline is possible even in a broad market and why buying the first dip is not a timing guarantee.
Drawdowns can also last. Vanguard’s 2024 investor-education page says a typical drawdown between 2000 and 2010 lasted more than three years. Your plan must therefore survive a prolonged period without assuming that a rebound will arrive on schedule.

Compare the alternatives before adding
| Choice | When it can fit | Main risk or cost | Rule to define in advance |
|---|---|---|---|
| Average down in planned tranches | The thesis is intact, valuation is supportable and the post-purchase weight remains below your limit. | You increase exposure before the decline is over and can compound a company-specific loss. | Maximum total position, number of purchases, spacing and cancellation conditions. |
| Hold without adding | The thesis is still credible but valuation or concentration does not justify more exposure. | Capital remains tied up while the stock may continue to lag. | A review date and specific evidence that would change the decision. |
| Trim or exit | The thesis is broken, the position is oversized or your time horizon has changed. | You may realize a loss or miss a later recovery. | Objective invalidation or concentration trigger, rather than a target based only on the old price. |
| Buy a diversified fund instead | You want market exposure but cannot justify one company’s risks. | You give up the possibility of outsized gains from the individual stock. | A target allocation and regular contribution schedule. |
| Rebalance existing holdings | The decline has pushed your portfolio away from its intended stock, bond or sector mix. | Trading can create taxes and transaction costs. | Allocation bands and a periodic or threshold-based review. |
| Keep planned cash reserves | You have emergency, housing, education or other near-term needs. | Cash may earn less than risk assets and can lose purchasing power over time. | The amount and date of each goal, kept separate from speculative capital. |
Moving everything to cash after a decline also carries a risk: missing the recovery. Vanguard’s calculations through December 31, 2023 found that investors who moved a balanced 60% stock/40% bond portfolio to 100% cash for three months after a severe market event had a 74% probability of underperforming, with average underperformance of 4.1%. That evidence supports a disciplined allocation decision, not an instruction to hold every individual stock. A company with a broken thesis is different from a diversified portfolio experiencing a market drawdown.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteA step-by-step rule for deciding whether to add
- Freeze automatic purchases. Pause the next order long enough to review the business and your portfolio. Do not let a recurring instruction make the decision for you.
- Record the original thesis. Write the expected drivers, the time horizon and the facts that would prove you wrong.
- Update the evidence. Review recent financial statements, earnings commentary, guidance, debt maturities, competitive developments and industry conditions. Separate confirmed facts from forecasts.
- Classify the decline. Decide whether the dominant cause is market-wide, industry-wide or company-specific. If you cannot identify the cause, treat uncertainty as a reason to delay rather than as proof of opportunity.
- Set a failure test. Specify the event or metric that invalidates the thesis—such as a permanent loss of a key customer, an unsustainable balance sheet or a strategic retreat. Decide what you will do if it occurs.
- Calculate the post-purchase weight. Include the proposed cash amount and all related exposures. Compare the result with your written maximum.
- Protect liquidity. Confirm that the purchase will not consume emergency reserves or money required before your investment horizon ends.
- Choose tranches and timing. If adding remains justified, specify the number of purchases and the minimum interval between them. A staged plan can reduce the damage from being early, but it cannot prevent loss.
- Precommit cancellation conditions. Stop future purchases if the thesis fails, the position reaches its cap, new information changes the valuation or your personal financial needs change.
- Document and review. Keep the written plan with the trade record and review it on the stated date, not every time the quote moves.
Use position-size math instead of a discount story
Suppose a $20,000 portfolio contains 50 shares bought at $100, a $5,000 position. The stock falls to $60, making the holding worth $3,000, or 15% of the portfolio if everything else is unchanged. Buying another $1,000 would produce a $4,000 position and raise exposure to roughly 19%—far beyond a 5% risk signal—despite the apparent discount.
To limit the final position to 5% of a $20,000 portfolio, the maximum value would be $1,000. In this example, the holding already exceeds that limit; the appropriate action would be to reassess or trim, not average down. If the portfolio were $100,000, the same $4,000 position would be 4%, illustrating why position size must be measured against the whole portfolio rather than against the stock’s former price.
Stress-test the proposed position at several future prices. Ask how you would respond if the stock fell another 25%, 50% or 80%, and whether the resulting dollar loss would interfere with your goals. If the answer is yes, the purchase is too large even if the valuation appears attractive.
Margin can turn a thesis error into a forced sale
Averaging down with borrowed money adds interest expense and a liquidation risk that does not exist in a fully paid position. If the account falls below the broker’s maintenance requirement, the broker can sell securities without waiting for your approval and may sell at a substantial loss. A further decline can therefore remove your ability to wait for a recovery.

Only consider margin if you understand the broker’s maintenance rules, interest charges, collateral policy and the possibility of a rapid sale without notice. A plan that works only if the price rebounds before a margin call is not a risk-management plan.
Order types do not guarantee an exit
- A stop order becomes a market order when the stop price is reached. In a fast market, execution can be materially below that price.
- A stop-limit order controls the lowest acceptable sale price but may not execute if the market moves past the limit.
- Neither order type protects against overnight gaps, trading halts or a permanent loss of value.
Use an order only as part of a position and exit plan, not as proof that downside has been capped.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Tax and liquidity considerations
An additional purchase can change the tax lots and the timing of gains or losses. Before selling, check which lots your broker will use, whether a tax-loss sale could interact with purchases of substantially identical securities, and how local tax rules apply. Tax considerations should inform the decision, not keep you in a broken investment.
Liquidity matters just as much as valuation. Money needed for rent, debt payments, tuition, a home purchase or an emergency should not be placed in a position that may take years to recover. A long time horizon increases your ability to tolerate volatility; it does not repair a deteriorating company or eliminate the need for cash.
When to stop averaging down
Stop adding immediately when any precommitted cancellation condition occurs. Practical warning signs include:

- The company’s revenue, margins, cash flow or balance-sheet outlook has deteriorated beyond the assumptions in your thesis.
- Management’s explanations no longer reconcile with reported results or credible external evidence.
- The position exceeds your concentration limit after market movements or additional purchases.
- You would need margin, emergency savings or money earmarked for a near-term goal to fund the order.
- Your reason for buying is primarily to lower the average cost or avoid admitting a loss.
- You cannot state what evidence would make you sell.
- The stock’s decline is continuing while you keep moving the review date forward.
Stopping purchases is not the same as automatically selling. Once adding is ruled out, reassess whether holding, trimming or exiting best matches the thesis, portfolio role and time horizon.
Three common situations
A sound company falls with the market
The business continues to meet its operating assumptions, debt is manageable and the position is small. A staged purchase may be reasonable if it stays below the written cap and does not use goal money. The decision is based on updated business value and portfolio fit, not on the size of the red percentage.
A company misses expectations and loses its edge
Revenue forecasts fall, a key product is displaced and leverage rises. The lower quote does not compensate for a lower-quality business. Averaging down would increase exposure to permanent impairment; a review of trimming or exiting is more appropriate.

The thesis may still be valid, but the position controls too much of the portfolio. Adding increases dependence on one outcome. Rebalancing, holding without adding or directing new contributions to diversified assets can preserve the broader plan while limiting concentration.
A practical decision checklist
- Can I explain the current thesis without mentioning my purchase price?
- What changed in the business, industry and market since I bought?
- Is the decline broad, sector-specific or company-specific?
- What event would prove me wrong, and what action will I take then?
- What will the position weigh after this purchase and after another major decline?
- Are emergency reserves and near-term goals fully protected?
- Am I using borrowed money or relying on a quick rebound?
- Would diversified contributions or rebalancing achieve the same objective with less single-company risk?
- How many purchases are allowed, over what interval, and when will I review the plan?
If you cannot answer these questions in writing, waiting is a valid decision. A falling price creates urgency, but it does not create information.
