Covered bonds are bank debt with dual recourse: investors can claim against a regulated cover pool and, if that is insufficient, the issuing bank’s remaining assets. Securitisation reallocates the credit risk of a loan pool through tranches: losses normally hit junior notes first, then progressively more senior notes. In the EU, both can receive preferential capital treatment, but only when detailed eligibility, disclosure, supervision and risk conditions are met. Neither label is a universal safety ranking.
What each instrument is designed to do
The economic purpose is the clearest starting point. A covered bond is primarily a long-term funding instrument for a credit institution. The bank remains the borrower, the covered bond normally stays on its balance sheet, and a legally regulated pool of assets supports the debt. A securitisation is primarily a way to finance a pool of loans or receivables while allocating its credit risk among investors with different loss priorities. It can also transfer risk away from the originator and, when supervisors recognise significant risk transfer, may reduce the originator’s regulatory capital requirement.
Covered bonds: issuer obligation plus a protected pool
Under the EU Covered Bond Directive, a covered bond is a debt obligation issued by a credit institution and secured by cover assets. Investors have direct recourse to those assets as preferred creditors. The issuer remains liable for the bond, so the instrument is not simply a claim on a ring-fenced pool. That combination is commonly called dual recourse or double recourse.

Depending on the covered-bond programme and national implementation, it can contain qualifying mortgages, public-sector exposures or other permitted assets. The issuer must maintain the pool, observe coverage and valuation requirements, and publish information that allows investors to assess the programme. Assets may be substituted or replenished only within the applicable legal and programme limits.

Securitisation: pooled assets divided into risk layers
In a securitisation, an originator transfers or otherwise finances a pool of loans, leases, receivables or similar assets. Notes are issued in tranches with a contractual waterfall. Principal and interest collections from the pool are distributed according to that waterfall, and losses are allocated in an agreed order. Junior or equity positions absorb losses first; mezzanine notes follow; senior notes are paid before the lower-ranking classes and are protected by the subordination beneath them.
The senior tranche therefore has credit enhancement, but it does not automatically have a general claim on the originator’s balance sheet. Investor outcomes depend on the legal transfer or pledge of the assets, the transaction documents, servicing arrangements, reserve funds, triggers, hedges and the performance of the underlying borrowers.
Side-by-side comparison
| Issue | Covered bonds | Securitisation |
|---|---|---|
| Primary purpose | Stable, secured funding for a credit institution | Funding and allocation or transfer of pooled credit risk |
| Investor recourse | Preferred claim on eligible cover assets plus an ordinary claim against the issuer | Contractual claim on the relevant tranche and transaction assets; no automatic dual recourse to the originator |
| Loss allocation | Driven by issuer default, cover-pool sufficiency and programme rules | Waterfall and tranche subordination allocate losses in sequence |
| Asset relationship | Cover assets remain part of a regulated programme and must satisfy eligibility and coverage rules | Assets support the securitisation according to transaction documents, servicing standards and structural triggers |
| Issuer exposure | Direct exposure to the issuing bank remains central | Exposure is primarily to the asset pool, transaction parties and the selected tranche |
| Capital framework | Qualifying covered bonds can receive preferential treatment under the CRR | EU rules provide a securitisation-specific CRR framework, with preferential treatment for qualifying STS exposures and possible originator relief after recognised significant risk transfer |
| Main analytical task | Assess issuer strength, pool quality, coverage, liquidity and legal protections | Assess asset behaviour, tranche attachment and detachment points, enhancement, servicing, triggers and counterparty risk |
How recourse changes the investor’s risk
Dual recourse in a covered bond
A covered-bond holder has two connected protections. First, the holder has a preferred claim on the earmarked cover assets. Second, the holder has an ordinary claim against the issuer’s other assets. If the issuer remains solvent, it services the bond like other senior debt. If the issuer fails, the cover pool is managed so that covered-bond liabilities can continue to be paid under the applicable resolution or insolvency rules. If the pool ultimately proves insufficient, the unpaid balance ranks as a claim against the issuer’s residual estate.

That structure reduces dependence on any single borrower in the cover pool, but it does not eliminate risk. Pool assets can lose value, cash flows can be delayed, interest-rate or currency mismatches can emerge, and the issuer or third-party servicer may fail to perform. The quality of the protection depends on the directive, national law, programme documentation and supervisory enforcement in the relevant jurisdiction.
Contractual, tranche-based recourse in a securitisation
A securitisation investor is paid from the collections and recoveries of the transaction assets, subject to the waterfall. A senior note may have substantial subordination beneath it, reserve funds or excess spread, yet those protections are finite. Once enhancement is exhausted, losses reach that tranche. The investor also faces the possibility that a servicer mishandles collections, a transaction account bank defaults, a hedge terminates or a legal challenge affects the asset transfer.

The absence of automatic issuer recourse is intentional: securitisation separates the pool’s risk from the originator’s general credit, subject to the transaction’s true-sale, funding or collateral structure. Investors must therefore read the priority of payments and event triggers rather than infer protection from the originator’s name.
Credit enhancement and loss sequencing
Subordination and tranche thresholds
Tranches are defined by where losses begin and end. The percentage of losses a tranche can absorb before it is affected is its effective subordination or attachment protection; the point at which it is fully written down is its detachment point. A senior tranche with a high level of junior protection can withstand more collateral losses than a mezzanine or equity tranche, but it usually offers a lower spread.
Waterfalls can also distinguish between interest and principal, allocate recoveries differently after an event of default, or redirect cash when performance triggers are breached. A comparison based only on the coupon or external rating misses these structural details.
Covered-pool support is not tranche subordination
Covered bonds do not normally divide investors into senior and junior notes against the same pool. The protection comes from the issuer obligation, the statutory cover pool, mandatory coverage and the preferred ranking of covered-bond claims. The pool is intended to contain assets whose quality, valuation and cash flows satisfy the legal regime, with ongoing oversight and publication requirements.
This difference explains why the two products answer different investor questions. A covered-bond buyer is evaluating secured bank funding with a statutory protection framework. A securitisation buyer is choosing a position in a deliberately engineered distribution of asset-pool risk.

EU capital treatment and why the label is not enough
Securitisation rules since 2019
The EU securitisation framework has applied since 2019. It introduced common requirements for investor due diligence, originator and sponsor risk retention, transparency and supervision. It also created the simple, transparent and standardised (STS) category and added a securitisation-specific chapter to the Capital Requirements Regulation (CRR).

STS status can support preferential prudential treatment for eligible exposures, but it is conditional. The transaction must satisfy the applicable criteria for simplicity, transparency and standardisation, and the investor must meet its own due-diligence obligations. STS is not a guarantee of repayment, an investment-grade rating or a finding that every underlying loan is low risk.
Significant risk transfer and originator capital relief
An originator may seek regulatory capital relief by demonstrating significant risk transfer (SRT). The result depends on the tranche structure, credit enhancement, retained interests, loss allocation and supervisory assessment. EBA guidelines are intended to harmonise how authorities assess SRT under CRR Articles 243 and 244.
Capital relief is therefore not automatic when assets are sold or notes are issued. An originator may retain material risk, fail a quantitative or qualitative test, or remain exposed through representations, warranties, servicing obligations or other support. Investors should distinguish the originator’s capital outcome from the risk of the notes they are buying.
Preferential treatment for qualifying covered bonds
The EU covered-bond legislative package adopted on 27 November 2019 consists of the Covered Bond Directive and an amendment to the CRR. Qualifying covered bonds can receive preferential CRR treatment when they meet the package’s eligibility and structural conditions. Those conditions relate to the issuing credit institution, eligible cover assets, coverage, valuation, supervision, disclosure and other safeguards.

A bond issued under a familiar programme name is not enough by itself. The applicable legal category, issue documentation and supervisory status determine whether the preferential treatment is available to a particular investor or bank exposure.
Which is safer?
There is no universal answer because “safer” can mean lower expected loss, lower volatility, lower liquidity risk, lower issuer dependence or lower capital consumption. A high-quality covered bond generally offers more explicit legal recourse than a securitisation note, while a highly protected senior securitisation tranche can have strong credit enhancement and limited exposure to the originator. The relevant comparison is between a specific covered-bond programme and a specific tranche, not between the product names in the abstract.
Historical evidence cited by the European Banking Authority found that covered bonds in Europe had not experienced default events during the period reviewed, although at least six European covered-bond issuers had been subject to bail-out operations. That observation describes the historical period in the EBA material; it is not a forecast or a promise that future covered bonds cannot default.
ECB staff has described securitisation as more complex because it tranches credit risk and has argued that any targeted reduction in prudential requirements should be paired with safeguards. Complexity does not make every securitisation unsafe, but it increases the importance of modelling assumptions, data quality, legal review and ongoing monitoring.

For a covered bond
- Issuer: review the bank’s solvency, resolution status, funding profile and ability to service the debt.
- Pool composition: identify the asset types, geographic concentration, borrower characteristics, arrears and valuation methods.
- Coverage: check the overcollateralisation, matching requirements, stress assumptions and how coverage is tested over time.
- Legal regime: confirm the jurisdiction, directive implementation, insolvency treatment and the holder’s preferred ranking.
- Substitution and replenishment: understand when assets can be removed, replaced or added and who controls those decisions.
- Market risk: assess duration, spread sensitivity, interest-rate and currency mismatches and the availability of secondary-market liquidity.
- Disclosure: use the programme reports to track pool performance, coverage, asset eligibility and concentration.
For a securitisation note
- Collateral: examine underwriting standards, seasoning, default and prepayment history, geographic exposure and borrower concentration.
- Waterfall: map the order of interest, principal, fees, reserves, recoveries and losses under normal and enforcement scenarios.
- Tranche protection: calculate the junior percentage beneath the note, attachment and detachment points, excess spread and reserve support.
- Triggers: identify delinquency, loss, coverage, liquidity and servicer-replacement triggers and the cash-flow changes they cause.
- Servicing: assess the servicer’s collection capability, replacement mechanics, commingling controls and reporting quality.
- Counterparties: review account banks, derivative providers, trustees, backup servicers and downgrade or replacement provisions.
- Regulatory status: verify STS eligibility where claimed, risk-retention compliance, transparency access and any SRT determination relevant to the originator.
- Model and data risk: test how changes in defaults, recoveries, prepayments, interest rates and asset correlations affect the tranche.
Liquidity, valuation and market behaviour
Covered bonds benefit from established issuance programmes and a broad institutional investor base in several European markets. That can support secondary-market liquidity, but liquidity varies by issuer, currency, maturity, benchmark size and market conditions. A covered bond can still trade below its issue price when rates rise or bank spreads widen.

Securitisation liquidity is more uneven. Benchmark public transactions may trade actively, while smaller or bespoke deals can be difficult to price or exit. A senior tranche’s credit protection does not guarantee a narrow bid-ask spread. During stress, investors may demand a large discount because collateral data are stale, models disagree or the waterfall is hard to value.
For both instruments, market price and credit loss are different risks. An investor who must sell before maturity can lose money even when all scheduled principal is eventually paid.
How the two structures behave when the issuer fails
Covered-bond issuer failure
- The issuer’s payment failure or resolution event activates the applicable statutory and contractual procedures.
- The cover pool is identified and administered under the national covered-bond framework, with priority given to covered-bond liabilities.
- Cash flows from eligible assets are used to meet covered-bond payments, subject to the programme’s matching and liquidity rules.
- If the pool does not fully satisfy the liabilities, investors retain a claim against the issuer’s remaining estate for the shortfall, ranking according to insolvency law.
The exact timing, administrator powers and treatment of derivatives or substitute assets depend on the jurisdiction and programme documents.

- Collections are applied through the transaction waterfall, with senior fees and interest typically addressed before subordinated distributions.
- Performance triggers may divert cash, trap excess spread, increase reserves or stop payments to junior classes.
- Losses are allocated to the lowest-ranking tranche with remaining capacity, then move upward as protection is exhausted.
- Servicer replacement, rapid amortisation, enforcement or asset sales may follow if contractual events occur.
The originator’s insolvency does not by itself determine the outcome; the key questions are whether the asset transfer or security is effective, whether collections are isolated and whether replacement parties can perform.
Choosing between them by investor objective
| Investor objective | Structure that may fit better | Reason to focus diligence there |
|---|---|---|
| Secured exposure to a bank with statutory pool protection | Covered bond | Analyse dual recourse, issuer credit and cover-pool compliance |
| Targeted exposure to a particular loan portfolio | Securitisation | Select the tranche whose loss-absorption profile matches the mandate |
| Potential originator capital relief | Securitisation with recognised SRT | Confirm the supervisory assessment under CRR Articles 243 and 244 and the risk actually retained |
| Preferential bank capital treatment for an eligible debt holding | Qualifying covered bond or qualifying STS securitisation exposure | Verify every legal condition; neither preference applies solely because of the product label |
| Simpler credit analysis and established funding format | Covered bond | Issuer and pool analysis remain important, but there is no multi-tranche waterfall to model |
| Compensation for accepting structured and model risk | Selected securitisation tranche | Return depends on enhancement, collateral performance, servicing and trigger behaviour |
Common analytical mistakes
- Calling every covered bond “risk-free”: dual recourse reduces some loss paths but does not remove issuer, pool, legal, market or liquidity risk.
- Treating senior securitisation notes as equivalent to covered bonds: seniority is a position in a waterfall, not a second claim on the originator’s assets.
- Assuming STS means guaranteed quality: STS addresses structural simplicity, transparency and standardisation; it does not guarantee collateral performance.
- Assuming a sale creates capital relief: supervisors assess significant risk transfer and retained exposures; the accounting transaction alone is insufficient.
- Comparing headline ratings without structure: ratings do not replace analysis of attachment points, triggers, servicing and legal isolation.
- Ignoring jurisdiction: EU rules provide a common framework, but national insolvency, supervision and programme implementation still affect outcomes.
- Using historical default statistics as forecasts: the EBA’s historical covered-bond observation is evidence about a defined period, not a guarantee for new issues.
Practical decision process
- Define the exposure you want. Decide whether the mandate calls for bank-credit exposure with statutory collateral support or a chosen slice of pooled-asset credit risk.
- Identify the legal regime. For a covered bond, confirm the directive implementation and programme category. For securitisation, verify the applicable EU securitisation rules, STS claim and transaction type.
- Map payment priority. Draw the covered-bond recourse structure or the securitisation waterfall, including fees, reserves, hedges and recoveries.
- Stress the principal risks. Test issuer default, collateral losses, recovery delays, interest-rate moves, currency mismatch, prepayments and liquidity conditions.
- Check ongoing information. Establish how frequently pool, coverage, arrears, trigger and counterparty data are published and who is responsible for validation.
- Separate regulatory capital from economic risk. Record the applicable risk weight or capital treatment, then independently assess expected loss, market loss and liquidity risk.
- Document the exit plan. Determine whether the position can be sold, held to maturity or financed, and what happens if the market becomes one-sided.
Bottom line for EU investors
Covered bonds and securitisations solve different problems. Covered bonds keep the bank as the central debtor and add a preferred claim on a regulated cover pool. Securitisations use a waterfall to distribute the performance of a loan pool among tranches, allowing investors and originators to choose how much credit risk to bear or transfer. EU capital advantages for both instruments are conditional: covered bonds must meet the covered-bond package’s requirements, while securitisations must satisfy the relevant CRR, STS, retention, transparency and, where applicable, SRT conditions.
The most defensible safety comparison is therefore transaction-specific. Review recourse, asset eligibility, enhancement, servicing, triggers, legal isolation, issuer strength, disclosure and liquidity before comparing yield or capital treatment. Outside the EU, the legal meaning of covered bonds, securitisation eligibility and capital relief can differ materially and requires a separate local analysis.
