Investors do not choose software companies by looking at revenue growth or profitability in isolation. They ask how fast revenue is expanding, how recurring and durable that revenue is, what it costs to acquire and serve customers, whether margins can improve with scale, and how much cash the business actually produces. The Rule of 40 is a useful shorthand for that trade-off, but it is a heuristic—not a standardized accounting measure or a valuation formula. A sound comparison states the exact growth metric, margin definition, period, and source before drawing a conclusion.
What investors are balancing
Software businesses can grow quickly because an additional subscription customer may require little physical inventory. That does not make growth free. Sales commissions, marketing programs, implementation work, customer support, cloud infrastructure, security, research and development, and general and administrative functions all consume resources. Revenue growth tells you the speed of expansion; profitability and cash flow show the economic cost and quality of that expansion.
An investor therefore evaluates a chain of questions rather than one headline percentage:

- Are gross margins stable or improving as the customer base expands?
- Are sales and marketing dollars producing efficient, durable bookings?
- Can research and development spending create a product advantage without permanently depressing margins?
- Are accounting profits converting into operating cash flow and free cash flow?
- Does the valuation already assume years of high growth and eventual margin expansion?
A company can be attractive while currently unprofitable if growth is durable, unit economics are sound, and a credible path to cash generation exists. Conversely, a profitable company can be a poor investment if growth is fading, retention is weak, or the market price assumes more expansion than the business can deliver.

What is the Rule of 40?
The Rule of 40 adds a software company’s growth rate to a profitability margin. A score of 40 is commonly treated as a screening reference, but the number is not a universal cutoff, a regulatory standard, or proof that a company is well valued. The calculation is meaningful only when both components are defined.
SEC-filed examples use materially different versions:
| Example | Growth component | Profitability component | What it demonstrates |
|---|---|---|---|
| IDT filing | Revenue growth | EBITDA margin | A conventional revenue-plus-EBITDA formulation |
| SailPoint filing | Year-over-year ARR growth | Adjusted operating margin | A recurring-revenue measure paired with a non-GAAP operating margin |
| Pluralsight presentation | Revenue growth | Levered free-cash-flow margin | A cash-based version that includes the effect of financing costs |
Use a sentence such as: “For this comparison, the Rule of 40 is defined as year-over-year revenue growth plus adjusted operating margin for the fiscal year ended [date].” Show each component separately. Two companies with the same score may have completely different risk profiles: one might combine 50% growth with a negative 10% margin, while another combines 20% growth with a 20% margin.
The score also depends on period selection. A quarterly growth rate can be distorted by seasonality, contract timing, currency movements, or an acquisition. Annual figures reduce some noise but can hide a recent change in direction. Use the same period and currency treatment for every company in a comparison.
How to judge the quality of revenue growth
Recurring versus non-recurring revenue
Subscription revenue, usage-based revenue with repeat behavior, maintenance, and multi-year contracts generally provide more visibility than a one-time license, consulting project, or implementation fee. The distinction is not absolute: a usage-based product can be volatile, and a large services engagement can lead to recurring software adoption. Read the revenue note and management discussion rather than assuming that every dollar labeled “software” recurs.
Organic growth and acquisitions
Acquisitions can lift reported revenue while adding integration costs, debt, dilution, or customer churn risk. Separate organic growth from acquired growth when the filing provides that information. If it does not, state the limitation instead of treating total growth as a clean measure of demand for the existing product.
Retention, expansion, and concentration
Net retention, renewal rates, customer concentration, and remaining performance obligations help explain whether growth compounds. A company whose existing customers expand their subscriptions needs less new-logo spending than one that must constantly replace churn. Concentration in a few customers or industries can make current growth less durable than the headline rate suggests.

Price, volume, and currency effects
Revenue can rise because of price increases, more seats or usage, foreign-exchange movements, or a change in contract length. Investors examine constant-currency growth where available and compare it with customer counts, annual contract value, or usage metrics. A price increase that causes elevated cancellations may improve one quarter while weakening future growth.
Gross margin as an early quality signal
Gross margin measures what remains after direct costs of delivering the product. Cloud hosting, third-party data, customer support, payment processing, and implementation costs can pressure margins. GitLab and Similarweb filings discuss infrastructure, sales and marketing, research and development, and general and administrative costs as factors that influence the path to profitability. A growth rate accompanied by falling gross margin may require more capital than the same growth rate with stable or rising gross margin.
Which profitability measure should you use?
“Profitability” can refer to several different layers. Use the measure that matches the question, and never mix definitions silently.
| Measure | What it captures | Strength | Main caution |
|---|---|---|---|
| Gross margin | Revenue after direct delivery costs | Shows product economics before operating investments | Excludes sales, research, administrative, interest, and tax costs |
| GAAP operating margin | Operating income after operating expenses | Audited, standardized accounting measure | May include stock compensation, amortization, restructuring, and other items that complicate period comparisons |
| Adjusted operating margin | Operating result after company-defined exclusions | Can highlight a management view of underlying operations | Exclusions differ by issuer and may reduce comparability |
| EBITDA margin | Earnings before interest, taxes, depreciation, and amortization | Useful for comparing operations before capital structure and certain non-cash charges | Ignores capital needs and is not a GAAP earnings measure |
| Free-cash-flow margin | Free cash flow divided by revenue | Shows cash left after specified capital spending | Definitions vary and may include capitalized software development or other adjustments |
Non-GAAP measures are supplements, not replacements. The IDT filing states: “Adjusted EBITDA and Non-GAAP EPS should be considered in addition to, not as a substitute for, or superior to, income (loss) from operations, cash flow from operating activities, net income, basic and diluted earnings per share or other measures of liquidity and financial performance prepared in accordance with GAAP.” Similar caution applies to adjusted operating margin and adjusted free cash flow. Always read the reconciliation to the nearest GAAP measure.
Why margins can move in opposite directions
A company may report improving EBITDA while GAAP operating income remains negative because stock-based compensation or amortization is excluded. Operating cash flow can improve before accounting profit if deferred revenue rises, or deteriorate despite profit if receivables and contract assets consume cash. Trimble’s fiscal 2026 filing illustrates that revenue, margins, income, and operating cash flow can move differently across reported periods. The divergence is not automatically good or bad; it is a prompt to identify the underlying driver.
Why cash generation matters
Cash pays employees, funds product development, services debt, and supports acquisitions or buybacks. For many software companies, the most useful bridge is:
Free cash flow = cash flow from operating activities − capital expenditures.

That simple expression is not universal. One filing defines capital expenditures to include property and equipment as well as capitalized software development costs. Other issuers may exclude or include different investments. Use the company’s stated definition, show the reconciliation, and keep the same definition across companies and periods.
Operating cash flow versus free cash flow
Operating cash flow reflects cash generated by the business before capital spending. It can benefit temporarily from annual prepayments, increased deferred revenue, or delayed payments to suppliers. Free cash flow subtracts specified capital investment but can still be affected by working-capital timing. Examine several periods and the cash-flow statement rather than relying on one quarter.
Cash conversion questions
- Does operating cash flow exceed net income over a multi-period view?
- Are receivables growing faster than revenue?
- Are capitalized software costs rising and reducing the cash required today while shifting expense into later periods?
- Is free cash flow positive because of durable margins or a one-time working-capital release?
- Does the company need equity issuance or debt to fund ordinary operations?
Is ARR comparable between software companies?
Annual recurring revenue can clarify the scale of a contract business, but ARR has no standardized accounting definition. SailPoint’s filing says similarly titled ARR measures may not be comparable between companies. Another issuer defines ARR using annualized revenue from active, contractually binding term-based contracts and explains that the measure can reduce distortions from seasonality, contract terms, and subscription mix.
Before comparing ARR or ARR growth, record:
- Which contracts qualify, including month-to-month, usage-based, and cancellable arrangements.
- Whether services, maintenance, or consumption revenue is included.
- How annualization handles partial-year contracts, foreign currency, discounts, and price changes.
- Whether acquisitions are included and when they enter the metric.
- Whether the measure is an ending balance or an average over the period.
If definitions differ, compare each company with its own prior periods and describe the difference instead of ranking the figures as if they were standardized.
A step-by-step framework for comparing two software companies
- Normalize the period. Use the same fiscal year or trailing-twelve-month window. Note fiscal year-end dates, currency, acquisitions, and unusual comparability issues.
- Start with reported revenue. Calculate year-over-year growth from GAAP revenue and identify organic, acquired, recurring, services, and usage components where disclosed.
- Check growth durability. Review retention, renewals, customer concentration, backlog or remaining performance obligations, and the split between new customers and expansion.
- Trace gross-margin trends. Identify hosting, support, data, payment, and implementation costs. A falling gross margin can offset the benefits of rapid top-line growth.
- Map operating investment. Compare sales and marketing, research and development, and general and administrative expense as percentages of revenue. Look for operating leverage or deliberate investment.
- Choose one profitability definition. If using the Rule of 40, state whether the margin is EBITDA, adjusted operating, GAAP operating, or levered free cash flow.
- Reconcile non-GAAP measures. Read exclusions, stock compensation, restructuring, acquisition costs, amortization, and the reconciliation to GAAP.
- Analyze cash. Compare operating cash flow and free cash flow, then verify capital-expenditure and capitalized-development definitions.
- Validate ARR and other operating metrics. Read each issuer’s definition before using ARR, net retention, billings, or remaining performance obligations in a cross-company table.
- Assess valuation. Compare the market price with revenue or ARR multiples, expected growth, long-term margins, cash generation, and a discounted-cash-flow scenario. State the forecast horizon and assumptions.
- Stress-test the thesis. Model slower growth, lower renewal, higher infrastructure costs, delayed margin expansion, and dilution. A company that only works under perfect assumptions is not a resilient investment case.

| Company profile | Growth input | Margin input | Rule-of-40 result | Interpretation |
|---|---|---|---|---|
| High growth, loss-making | 55% revenue growth | −15% adjusted operating margin | 40% | Meets the arithmetic threshold, but depends on whether growth is durable and losses are narrowing |
| Balanced expansion | 30% ARR growth | 12% adjusted operating margin | 42% | Looks strong only if ARR and adjusted margin are clearly defined and comparable |
| Slower, highly profitable | 12% revenue growth | 25% EBITDA margin | 37% | Falls below 40 despite substantial profitability; may still be attractive at an appropriate valuation |
| Cash-focused model | 24% revenue growth | 18% levered free-cash-flow margin | 42% | Uses a cash metric that is not interchangeable with EBITDA or operating margin |
The examples cannot be ranked from the score alone. The first company may be spending heavily to win customers who later churn. The third may have a durable niche and strong cash returns. The fourth’s levered cash flow is affected by financing costs, so it should not be compared directly with an unlevered EBITDA score without adjustment.
How valuation fits into the analysis
A growth-and-profitability score describes operating performance; it does not tell you what the shares are worth. Valuation requires expectations about future revenue, margins, reinvestment, taxes, capital needs, discount rates, and terminal value.

An SEC-filed software investor presentation illustrates a common approach: presenting revenue or ARR multiples alongside long-term efficiency and profitability analysis and discounted-cash-flow analysis. That is an example of analytical practice, not a universal investor rule. Two companies with identical Rule-of-40 scores can deserve different multiples because one has stronger retention, a larger addressable market, lower customer concentration, better cash conversion, or less execution risk.
Questions to ask about a multiple
- Is the denominator current revenue, next-year revenue, ARR, or free cash flow?
- Does the multiple include debt, leases, or excess cash in enterprise value?
- What growth rate and margin does the market price imply?
- How many years must high growth continue before the valuation makes sense?
- What happens if growth falls by 10 percentage points or margin expansion is delayed?
Does revenue growth matter if a software company is not profitable?
Yes, but only when the growth improves the future economics of the business. Early-stage software companies often invest ahead of revenue in sales capacity, product development, security, and infrastructure. Investors may accept current losses when customer acquisition is efficient, gross margins are healthy, retention is strong, and operating expenses can grow more slowly than revenue.

Common mistakes and how to avoid them
Treating 40% as a pass/fail rule
A score below 40 does not automatically mean poor quality, and a score above 40 does not establish value. Report the components and the business context.
Mixing incompatible definitions
Do not add revenue growth to EBITDA margin for one company and ARR growth to adjusted operating margin for another, then compare the totals. Recalculate with a consistent definition or label the scores as issuer-specific.
Using ARR as if it were revenue
ARR is an operating metric, not GAAP revenue. It may include annualized contract value that has not yet been recognized as accounting revenue and may exclude certain offerings.
Ignoring stock compensation and capital needs
Adjusted EBITDA can remove stock-based compensation, while free cash flow can omit or include capitalized development differently. Read the reconciliation and consider dilution and future investment requirements.

Relying on one quarter
Seasonality, billing timing, acquisitions, foreign exchange, and working-capital movements can distort a single period. Use multi-period trends and explain any unusual event.
Assuming margin expansion is automatic
Cloud usage, support, compliance, and security costs may rise with scale. Sales and marketing efficiency can deteriorate when a company moves into larger or more competitive markets. Treat projected leverage as an assumption to test.
Confusing operating success with investment success
A good company can be overpriced, and a slower company can be undervalued. Connect operating metrics to the price paid and the return required.

A practical investor scorecard
| Question | Evidence to record | Warning sign |
|---|---|---|
| Is growth durable? | Organic growth, retention, expansion, contract visibility | Growth driven mainly by acquisitions, price, or one customer |
| Are product economics healthy? | Gross margin and infrastructure cost trend | Gross margin falling as usage scales |
| Is spending productive? | Sales efficiency, R&D output, operating-expense ratios | Expense growth consistently outpaces revenue without stronger retention |
| Is profitability real? | GAAP margin, adjusted reconciliation, EBITDA or operating trend | Large recurring exclusions or widening GAAP/non-GAAP gap |
| Does profit become cash? | Operating cash flow, free cash flow, working-capital drivers | Cash flow depends on prepayments or repeated capital raises |
| Are metrics comparable? | Definitions, period, currency, acquisition treatment | Issuer-specific ARR or margin figures presented as standardized |
| Is the price justified? | Revenue/ARR multiple, DCF assumptions, sensitivity cases | Valuation requires uninterrupted high growth and instant margin expansion |
Bottom line for comparing software companies
Start with revenue growth, then test its quality, cost, durability, and cash consequences. Use the Rule of 40 as a transparent screening calculation—not as a verdict. State whether you used revenue or ARR growth and whether the margin is GAAP operating, adjusted operating, EBITDA, or free cash flow. Verify ARR and free-cash-flow definitions in each filing, keep periods consistent, and connect the operating picture to valuation assumptions. The best investment case is the one whose growth remains valuable after realistic customer, cost, cash-flow, and valuation stress tests.
