Private credit can produce higher historical gross returns than some public-credit benchmarks, but that extra return is compensation for risks that matter most when you need your money back. Direct-lending loans are negotiated, usually floating-rate loans to private middle-market companies. They generally do not trade in an active secondary market, and a private-credit fund may restrict withdrawals. Public bonds have observable market prices and are usually easier to sell, but their prices can fall sharply when rates rise or credit markets seize up.

Whether private credit is worth the trade-off depends on the exact strategy, borrower quality, fees, valuation method, fund wrapper and your required access to cash. The comparison below uses common direct lending as the private-credit example and distinguishes it from leveraged loans, investment-grade bonds and high-yield bonds rather than treating either asset class as uniform.

What private credit means in this comparison

Direct lending is the common reference point

Federal Reserve staff define private credit, or private debt, as debt-like, non-publicly traded instruments supplied by nonbank lenders such as private-credit funds and business development companies. In the common direct-lending structure, a lender negotiates directly with one company or a small lending group. Borrowers are often middle-market businesses that do not issue broadly syndicated public debt.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Direct-lending loans are typically senior secured, meaning they rank ahead of junior claims and are supported by pledged collateral. That description is typical, not universal. Other private-credit strategies buy subordinated, mezzanine, distressed or otherwise junior exposures that can have materially different loss and recovery profiles. Read the fund mandate and each loan’s capital-structure position rather than assuming that every private-credit holding is senior secured.

Almost all private-credit loans are floating rate. The coupon normally resets against a reference rate plus a negotiated spread. Contracts can also include prepayment penalties, structured equity features, covenants and lender oversight or management rights. These provisions differ by deal and should be confirmed in the governing documents.

“Bonds” covers several different risks

A publicly traded corporate bond is a security with an observable market price, but the word bonds also includes government securities, investment-grade corporate debt, high-yield bonds, municipal bonds and other instruments. Coupon type, maturity, duration, seniority and issuer credit quality determine the risk. A fixed-rate investment-grade bond is not an equivalent comparator for a floating-rate loan to a leveraged middle-market company.

For a closer structural comparison, the Federal Reserve’s August 2026 discussion compares private credit with leveraged loans. Leveraged loans are more standardized, trade in a more liquid market and are priced daily, whereas private-credit loans are commonly valued with internal or third-party models on a quarterly schedule. Leveraged loans are still not interchangeable with every bond segment: they remain below investment-grade credit and have their own market and covenant conventions.

Does private credit offer higher returns?

What the historical numbers actually show

Federal Reserve authors reported that direct lending produced historical returns 2–4 percentage points above syndicated leveraged loans over the preceding decade. This is a historical, gross comparison reported in February 2024, not a current forecast, guaranteed spread or universal private-credit premium.

A separate Federal Reserve monetary-policy analysis used the Cliffwater Direct Lending Index as a proxy for U.S. middle-market loans. The index is built from public business-development-company filings and its performance measure is unlevered and gross of fees. In a sample covering nearly 19 years, including the 2008 financial crisis, average quarterly direct-lending performance during tightening periods was over 2.2 percent. The analysis showed direct lending ahead of leveraged loans and an aggregate bond index in the displayed comparisons; it also showed an advantage over high-yield bonds during tightening periods and similar performance during easing periods.

That 2.2 percent figure is a historical quarterly index result. It is not an annual yield, a prediction for the next quarter or the return an individual fund investor will receive. Private loans do not trade like public credit, and managers control when gains and losses are realized.

Gross return is not your net return

Private credit’s apparent premium can compensate investors for illiquidity, limited price transparency, higher management fees and riskier borrowers. The Federal Reserve also cited research finding that average private-debt funds had insignificant abnormal returns after fees and the underlying loan-portfolio risk were taken into account. Therefore, a higher quoted yield does not establish higher expected or realized investor performance.

Compare like with like:

  • Gross with gross: compare portfolio income or index performance before management, incentive, servicing and financing costs.
  • Net with net: compare the cash and total return left after every fund fee, vehicle expense, leverage cost, performance allocation and transaction charge.
  • Same risk bucket: match borrower quality, seniority, leverage, duration and currency before treating a yield difference as compensation.
  • Same measurement frequency: a quarterly model-based private valuation is not directly comparable to a daily marked bond return without accounting for the different pricing process.

Private-credit funds may also use fund-level leverage, make capital calls or hold cash reserves. Those choices can change the investor’s net volatility and return even when the underlying loans are identical.

How floating rates and bond duration change the trade-off

Floating-rate private loans

A floating coupon can raise lender income when the reference rate rises. The same reset raises the borrower’s interest bill, however, and can weaken debt-service capacity. In the Federal Reserve’s February 2024 analysis, mean interest coverage for the private-credit borrowers studied was around 2.0 times and had declined in recent quarters. The note compared that with around 2.7 times for leveraged-loan borrowers as of 2023, citing LCD. Both figures are period-specific measures, not current market-wide readings.

When rates are high, a lender can therefore receive more interest while the borrower becomes more likely to breach a covenant, seek a restructuring or default. The lender’s income benefit and the borrower’s solvency risk have to be assessed together.

Fixed-rate and floating-rate public debt

Fixed-rate bond prices generally fall when market yields rise and rise when yields fall; the sensitivity depends mainly on duration, spread and credit quality. A floating-rate public security has less direct duration exposure but can share the borrower-stress problem of a floating-rate private loan. The available evidence does not provide a current, duration-controlled comparison that proves private credit always wins when rates rise or that bonds always lose.

Credit risk, collateral and recovery

Private credit is a loan to a company, not simply an income stream. The central questions are whether the borrower can pay, what protects the lender if it cannot, and how much value can be recovered after a default.

Questions that determine private-loan loss severity

  • Borrower quality: examine recurring cash flow, customer concentration, cyclicality and sponsor support.
  • Leverage: higher debt relative to earnings leaves less room for an operating setback. The Federal Reserve has warned that underwriting quality and borrower leverage could deteriorate.
  • Interest coverage: test coverage after floating-rate resets, not only at the initial closing rate.
  • Seniority and collateral: first-lien secured claims generally stand ahead of junior debt, but collateral value can fall and intercreditor agreements can delay enforcement.
  • Covenants: maintenance covenants and reporting rights can give a lender earlier control; covenant-light structures provide less protection.
  • Concentration: a fund holding a small number of large loans can be more exposed to one default than a diversified public bond fund.
  • Recovery and restructuring: legal expenses, delayed exits and a weak asset sale can reduce recovery even when a loan is secured.

Public bonds face issuer default, spread widening, downgrade and recovery risk as well. Seniority, covenants and collateral vary by issue. A high-yield bond can carry more credit risk than an investment-grade bond, while an investment-grade bond can carry more interest-rate risk than a short floating-rate loan.

Why private-credit returns can look unusually smooth

Private-credit loans are largely illiquid, and valuations are often not based on prices readily available in active markets. Managers or third-party valuation agents may mark loans periodically using models, comparable transactions and expected cash flows. The International Monetary Fund has highlighted the resulting opacity and valuation challenges.

A quarterly net-asset-value series can therefore show fewer and smaller movements than a bond portfolio marked every day. Smoother reported volatility does not prove that the underlying credit risk is lower. An economic loss may appear only when a loan is restructured, sold, written down or otherwise revalued.

Ask how often each holding is priced, who performs the valuation, what inputs are used, how stale prices are challenged and whether an independent valuation committee can override a manager’s mark. Also distinguish an asset-level valuation from the price at which fund shares can actually be redeemed.

Can you get your money out of a private-credit fund?

Loan-level liquidity

The Federal Reserve states plainly: "Private credit loans are illiquid due to the lack of a secondary market." A lender commonly holds a private loan until maturity or refinancing. Selling early may require a negotiated transfer, a discount or the borrower’s consent. High prepayment penalties can also make an early payoff economically different from a market sale.

Fund structures and exit rights

Closed-end private-credit funds normally align investor commitments with the multiyear life of their loans. Capital may be called over time, distributions may be irregular and an investor may have no routine redemption right before the fund winds down.

Semi-liquid or evergreen vehicles may offer periodic repurchases, but the offer is governed by the fund documents. Caps, gates, notice periods, suspension rights and pro-rata treatment can limit how much an investor receives. A redemption promise is a contractual feature of the fund; it does not make the underlying loans liquid.

The Federal Reserve’s May 2026 Financial Stability Report said redemption requests at a number of private-credit funds were much larger than 5 percent of net asset value in the first quarter of 2026, and that most managers chose to cap redemptions at 5 percent of net asset value. This was an event-specific observation, not a universal contractual limit.

Public bonds are tradable, not instantly liquid

Individual publicly traded bonds normally offer more exit flexibility than private loans because dealers and exchanges provide observable bids and offers. Liquidity varies with issue size, issuer, maturity and market conditions. During stress, bid-ask spreads can widen, quoted sizes can shrink and a sale can occur well below the last displayed price.

Bond-fund shares can be redeemed daily even when the fund’s holdings are difficult to sell. The Federal Reserve’s May 2026 report warned that some open-end bond and loan mutual funds remained exposed to liquidity-transformation risk that could cause asset fire sales in a downturn. Daily dealing in the wrapper is therefore not a guarantee of a stable price or frictionless access to cash.

Private credit vs. public bonds at a glance

Comparison point Private credit, common direct lending Public bonds or traded credit
Borrower and access Often private middle-market companies; terms negotiated directly with a lender or small group. Issuers and issue terms are disclosed through public-market processes; the universe ranges from governments to speculative-grade companies.
Coupon and rate exposure Usually floating rate; higher reference rates can increase lender income and strain borrower coverage. Fixed-rate bonds carry market-price sensitivity to yields; floating-rate securities have different rate and credit exposure.
Historical return evidence Federal Reserve authors reported a 2–4 percentage-point historical gross premium over syndicated leveraged loans and over 2.2 percent average quarterly performance in a historical tightening-period index comparison. Market prices make mark-to-market returns visible; results depend on benchmark, duration, credit quality and trading costs.
Credit risk Default, recovery, collateral, concentration, covenants, leverage and manager underwriting; strategies can be senior or junior. Issuer default, recovery, seniority, covenants, downgrade and spread risk vary by bond.
Valuation Often periodic internal or third-party model marks with limited price discovery. Usually observable market prices for traded issues, although quote quality and depth vary.
Asset liquidity Loan-level secondary trading is limited; many loans are held to maturity or refinancing. Generally more tradable, with liquidity that can deteriorate during market stress.
Fund-level access May involve a closed-end lockup, periodic repurchases, redemption caps, gates, notice periods or suspension rights. Individual bonds can be sold in the market; fund redemption rules still depend on the vehicle and can create liquidity-transformation risk.
Fees and implementation Management and incentive fees, fund leverage, minimums, eligibility rules and possible capital calls affect realized outcomes. Expense ratios, trading costs, duration, credit exposure, tax treatment and vehicle structure vary; no universal fee advantage is established.

Costs that can erase a yield advantage

Private-credit funds commonly charge a management fee and may charge an incentive or performance allocation. Underlying loan administration, legal, origination and workout expenses can also be passed through. If the fund borrows, interest on that leverage reduces the investor’s net result and can magnify losses. Review whether fees are charged on committed capital, invested capital or net asset value, and whether incentive fees include a hurdle, catch-up or loss-recovery mechanism.

Public bond exposure can be implemented through individual bonds, mutual funds, exchange-traded funds or publicly traded credit vehicles. Costs include the fund expense ratio, bid-ask spread, brokerage commission where applicable, creation or redemption friction and taxes. A low expense ratio does not remove duration or default risk, and a private fund’s higher fee does not prove superior management.

A practical decision framework

  1. Set the liquidity date. Separate money needed for living expenses, emergencies or a known purchase from capital that can remain invested through a delayed or gated exit. If you may need the money within the fund’s notice period, do not count an uncapped redemption as guaranteed cash.
  2. Identify the exact credit segment. Write down whether the comparison is direct lending, junior private credit, distressed debt, leveraged loans, investment-grade bonds or high-yield bonds. A yield comparison without this label is not meaningful.
  3. Match rate exposure. Compare floating with floating or fixed with fixed, and compare duration and reset features. Stress-test borrower interest coverage after a higher reference rate rather than treating a floating coupon as free income.
  4. Calculate net outcomes. Deduct management, incentive, financing, transaction and operating costs from the stated gross yield. Include the effect of defaults, delayed recoveries and any cash drag. Do not annualize the Federal Reserve’s historical quarterly figure as a forecast.
  5. Inspect the downside protections. Review seniority, collateral, covenant package, leverage limits, concentration, borrower reporting and the manager’s workout authority. Ask how recoveries are estimated and how losses are allocated across share classes.
  6. Read the exit and valuation clauses. Confirm lockup length, notice period, repurchase frequency, percentage caps, gates, suspension rights, pricing date, valuation agent and the treatment of an oversubscribed redemption request.

When each exposure may fit the investor’s objective

If dependable near-term cash matters

Publicly traded bonds or a bond fund generally provide more observable pricing and more flexible exits than a private loan fund. That does not guarantee a profit or a stable price: a sale during a rate shock or credit sell-off can realize a loss. Favor instruments whose maturity and duration match the date you need the cash, and verify the fund’s actual redemption and settlement terms.

If you can hold through a multiyear cycle

Private credit may offer access to negotiated middle-market lending and a floating-rate income stream. The price is limited secondary liquidity, model-based valuation, manager and borrower concentration risk, and potentially substantial fees. A long holding period helps only if you can tolerate defaults, restructurings and a fund-level gate without selling at an unfavorable time.

If the attraction is simply a higher quoted yield

Pause and identify what the yield compensates for: weaker borrower quality, junior ranking, leverage, illiquidity, valuation uncertainty or fees. Historical gross premiums do not establish a general net-of-fee advantage. A lower-yielding, higher-quality bond can be the better fit when capital preservation and access to cash dominate the objective.

Questions to ask before committing money

  • What percentage of assets is first-lien senior secured, and what percentage is junior or unsecured?
  • What are the largest five borrowers, industries and geographic exposures?
  • How has average interest coverage changed after recent rate resets?
  • What is the fund’s leverage, and who bears losses if financing is marked down or recalled?
  • How frequently are assets valued, who approves marks and what independent evidence supports them?
  • What are the exact lockup, notice, repurchase cap, gate and suspension provisions?
  • Can a redemption be paid in kind, deferred or prorated?
  • Are quoted returns gross or net, and which expenses are excluded?
  • How are defaults, restructurings, amendments and workout costs reported to investors?
  • What cash reserve is maintained to meet withdrawals, and could meeting them require selling assets quickly?

Bottom line

Private credit is not a higher-yield version of bonds with the same liquidity. In the direct-lending segment, historical gross returns were higher than several public-credit comparisons, but the premium can be consumed by fees, borrower risk, opacity and the cost of waiting for repayment. Public bonds offer clearer market pricing and generally easier trading, while still carrying rate, spread and stress-liquidity risk. Choose private credit only when the borrower, seniority, net return and redemption terms justify giving up dependable access to cash; otherwise, a carefully matched public-bond exposure may better serve the objective.
