Prediction markets trade contracts tied directly to a defined event or outcome; traditional derivatives more often reference an asset price, interest rate, index, commodity, or other economic measure. That distinction explains why a “Will it rain tomorrow?” contract looks different from an oil future or an interest-rate swap. It does not, however, create a simple legal divide: the U.S. Commodity Futures Trading Commission (CFTC) says event contracts can fall within the legal definitions of swaps or futures.

The practical comparison is therefore about the reference event, payoff, price meaning, use, liquidity, settlement rules, and regulator—not about assuming prediction markets are outside derivatives.

What is a prediction-market contract?

A prediction-market contract is a tradable position whose settlement depends on a specified real-world occurrence, result, or range. The contract might ask whether a weather condition occurs, which candidate wins an election, whether an economic release reaches a threshold, or which of several outcomes happens. The contract’s official rules define the event, measurement source, deadline, and payout.

Many event contracts use a yes/no structure. A “yes” position pays if the stated event occurs and pays nothing if it does not, but that is only a common design. Contracts can provide several mutually exclusive outcomes, combine multiple questions, or pay according to where a result lands within a range. The CFTC’s educational guide and fact sheet describe these variations.

In the United States, an event contract may also be a derivative in the legal sense. The CFTC’s March 2026 advance notice of proposed rulemaking (ANPRM) says prediction-market contracts may be swaps or futures, depending on their structure. “Prediction market” describes the market’s event-centered subject matter; it does not automatically determine the legal category.

What counts as a traditional derivative?

“Traditional derivatives” is a broad comparison category rather than one product. A derivative derives its value from an underlying asset, rate, index, commodity, security, event, or other reference. The main forms have different obligations and payoff formulas.

Instrument Typical reference Core obligation or right Common payoff shape
Future Commodity, currency, interest rate, index, or other standardized reference Both sides are committed to the contract’s terms, normally with daily mark-to-market and margin Generally linear: gains and losses move with the reference price or level
Option Asset, index, rate, or other reference The buyer has a right, but not an obligation; the seller carries the corresponding obligation Asymmetric: value depends on direction, strike, time, and volatility
Swap Rates, currencies, commodities, credit, or other cash-flow references Two parties exchange cash-flow formulas over time Formula-based exchanges, often customized in over-the-counter markets

These instruments can hedge, transfer, or take on exposure to market prices and financial variables. Their terms may be standardized on a listed venue or negotiated privately, and their regulation depends on the product, venue, participants, and jurisdiction.

Prediction markets and derivatives compared

Comparison point Event contracts in prediction markets Traditional derivatives
Reference A defined event, occurrence, nonoccurrence, outcome, or range, such as tomorrow’s rainfall or an election result Commonly an asset price, interest rate, index, commodity, currency, or other financial or economic measure
Payoff Often binary or outcome-based; some contracts have multiple outcomes, combined conditions, or range-based payouts Futures, options, and swaps can be linear, optional, or formula-based
What price communicates A market-implied belief about the specified outcome, subject to fees, liquidity, wording, and settlement rules A valuation of the referenced exposure incorporating price, rates, volatility, time, funding, credit, and other market factors
Typical uses Speculation, information aggregation, and hedging an event-linked exposure when the terms match Hedging, risk transfer, arbitrage, portfolio management, and speculation
Trading structure Often an exchange order book with entry and possible pre-settlement exit; depth varies by contract Listed order books, dealer markets, or negotiated over-the-counter agreements, depending on the instrument
Legal treatment in the United States Can fall within swap or futures definitions; CFTC treatment and litigation remain current issues Varies by whether the product is a future, option, swap, or another regulated instrument

How an event contract works, step by step

  1. Read the question and definition. Identify exactly what must happen, the relevant location or population, the observation period, and the deadline. “Rain tomorrow” is incomplete unless the contract specifies where rain is measured and what amount counts.
  2. Check the settlement source. The rules should name the official data release, weather station, election authority, league, or other source that determines the outcome. A different source can produce a different result.
  3. Choose an outcome. A binary contract lets a trader buy “yes” or “no.” A multiple-outcome or range contract may offer several mutually exclusive choices or graded payouts.
  4. Pay the market price. In the CFTC’s illustration, a $1 “yes” contract costs 70 cents. If the event occurs, the position pays $1, producing 30 cents before fees and taxes; if it does not, the buyer loses the position’s investment. This is an example, not a universal specification.
  5. Monitor information and order flow. The tradable price can move as forecasts, data, and other participants’ orders change. It is not a fixed polling percentage.
  6. Exit or wait for settlement. If the venue and contract have a willing counterparty, a trader may sell before resolution at the available market price. Otherwise, the position remains until the rules determine the final payout.

The maximum loss for a fully paid binary position is usually the amount paid, but the exact risk depends on the contract’s structure, leverage, collateral, and fees. A seller, spread, or multi-leg position can have different exposure. Always use the listed terms rather than inferring risk from the word “prediction.”

How futures, options, and swaps differ mechanically

Futures

A future creates a standardized obligation tied to a reference price or level at a specified maturity. Positions are commonly margined and marked to market, so gains and losses can be credited or debited before expiration. A trader who is long a futures contract generally benefits when the reference rises; a short trader generally benefits when it falls. The linear exposure can hedge an inventory, purchase, sale, or financial portfolio, but adverse moves can require additional margin.

Options

An option gives the buyer a right to buy or sell, or to receive a cash settlement, under defined conditions. The buyer pays a premium and can let the option expire if exercising is unattractive. The seller receives the premium but assumes the contractual obligation. Strike price, expiration, volatility, interest rates, and the underlying level all affect value, so an option price is not simply a probability.

Swaps

A swap exchanges cash flows according to an agreed formula. One side might pay a fixed rate and receive a floating rate; other swaps reference currencies, commodities, credit events, or indexes. Swaps can be customized, which introduces documentation, valuation, collateral, and counterparty considerations that differ from a small standardized event contract.

Because these products have different payoff shapes, comparing “a prediction market” with “derivatives” requires naming the actual instrument. A binary event contract is not mechanically equivalent to every future, option, or swap.

What does an event-contract price mean?

A price can be read as the market’s perceived probability only under simplifying assumptions. A 70-cent yes price on a $1 contract suggests roughly a 70% market-implied chance before considering fees, bid-ask spread, liquidity, and the possibility that the contract’s payout is not exactly $1. It is not an objective probability, a polling result, or a guarantee.

  • Wording risk: Small differences in definitions—such as “at least 1 millimeter” versus “any measurable rain”—change the event being priced.
  • Source risk: The designated settlement authority may revise data, publish late, or use a methodology traders did not expect.
  • Liquidity risk: A quoted price may represent a small order. Selling a larger position can move the market.
  • Fee and tax effects: The amount received after fees and taxes can be lower than the displayed payout or trading gain.
  • Information and order-flow effects: Prices incorporate participants’ beliefs and trading needs, not just new factual information.

Traditional derivative prices also contain expectations, but they value a stream of obligations or rights. Financing costs, volatility, margin, credit, carry, and time to expiration can matter even when the underlying event or price is unchanged.

When each type can hedge risk

Event-linked exposure

A weather event contract can potentially offset a farmer’s loss from a freeze if the contract uses the same location, temperature threshold, measurement period, and settlement source as the farm’s exposure. A mismatch leaves basis risk: the contract may pay while the actual loss does not occur, or the loss may occur without the contract paying.

Price and financial exposure

A producer can use a futures position to reduce uncertainty about a commodity sale price; an importer may use currency derivatives; a borrower may use an interest-rate swap or option. The hedge works only to the extent that the derivative’s reference, timing, quantity, and payoff match the exposure.

Speculation and information aggregation

Both markets permit participants to express views. Event markets can aggregate information about a discrete question, while traditional derivatives allow views on direction, volatility, correlation, or financing costs. In either case, speculation can lose money and does not become safer merely because the question is easy to understand.

CFTC Chairman Michael S. Selig said, “Event contracts allow businesses and individuals to hedge event-driven risks, enable investors to manage portfolio exposure, and provide the public with information about the outcome of future events.” The statement appeared in a CFTC press release asserting the agency’s jurisdiction in litigation; it is the Chairman’s rationale, not proof that every contract is an effective hedge or accurate forecast. Read the CFTC press release.

Trading, liquidity, and the ability to exit

Many event contracts trade through an exchange order book. A trader may submit a marketable order, a limit order, or an order to close an existing position, subject to the venue’s interface and rules. The CFTC says customers can trade out before settlement at market prices, but that possibility does not guarantee an immediate or favorable exit.

Before trading, compare:

  • Displayed bid and offer and the spread between them.
  • Depth at several price levels, not just the best quote.
  • Recent trading activity and the size of your intended order.
  • Opening, closing, settlement, and other stated fees.
  • Collateral, margin, position limits, and whether losses can exceed the initial payment.
  • What happens if the event is canceled, postponed, disputed, or not reported by the named source.

Traditional derivatives have the same basic liquidity questions, but the answer depends on whether the product is centrally listed, dealer-quoted, or privately negotiated. An actively traded future may have deep continuous markets, while a customized swap may require a dealer to unwind or novate it. No universal liquidity claim applies to either category.

Settlement rules are the contract

Read the rulebook before interpreting a price or comparing two contracts. Confirm the event definition, observation window, time zone, data source, rounding convention, minimum threshold, treatment of missing data, and dispute process. For multi-outcome or range contracts, verify whether payouts are mutually exclusive, partial, or conditional on several questions.

A contract that appears to ask the same question as another may settle differently because one uses preliminary data and the other uses a final revision, or because one measures a city and the other a larger region. Settlement language also determines whether a trader can calculate the maximum payout and loss in advance.

Event contracts can be futures or swaps

In an ANPRM published March 16, 2026, the CFTC said prediction-market contracts may fall within the Commodity Exchange Act definition of a swap or may be futures contracts. The notice discusses oversight of event contracts and requests public comment on core principles, public-interest prohibitions, inside information, contract types, and related issues. It is a request for comment, not a final rule resolving every question. Read the CFTC ANPRM.

Venue obligations

The ANPRM states that a prediction market offering swaps or futures to the general public must register with the CFTC as a designated contract market (DCM). It describes requirements concerning contracts that are not readily susceptible to manipulation, enforcement of contract terms, and trading surveillance. Whether a particular venue or product satisfies those requirements depends on its registration and the applicable rules.

Jurisdiction remains contested

The CFTC also asserted exclusive jurisdiction over commodity-derivative prediction markets in a 2026 filing described in its press release concerning litigation involving Nevada. That assertion is the Commission’s position; the release does not itself resolve disputes between federal and state regulators. Readers should distinguish an agency filing and proposed rulemaking from a final judicial or regulatory settlement.

History and growth of event contracts

The CFTC’s timeline says prediction markets have existed in the United States since 1988 and that the agency has regulated them since 2004. It identifies the Iowa Electronic Market as an academic and experimental project and notes the CFTC’s 2004 designation of Hedge Street as the first DCM offering binary options. How to choose the right comparison for a real decision

  1. Name the exposure. Is the risk a discrete event, a continuous price, a rate, volatility, currency value, or a stream of cash flows?
  2. Match the reference. Write down the exact location, asset, index, threshold, quantity, and dates. Reject a hedge that only sounds similar.
  3. Map the payoff. Calculate what happens in each relevant outcome, including collateral calls, premiums, fees, partial payouts, and taxes.
  4. Check the exit. Review spreads, depth, trading hours, closing procedures, and the possibility that no counterparty appears when you need one.
  5. Verify settlement. Identify the authoritative source and the procedures for revisions, cancellations, disputes, and unusual events.
  6. Confirm legal and venue status. For a U.S. product, determine whether the venue is registered for the relevant activity and read its current rules. Do not assume a foreign product follows U.S. treatment.
  7. Set a loss limit. Decide the maximum acceptable loss before placing the order. A simple interface does not remove market, liquidity, counterparty, or legal risk.

Common mistakes and how to avoid them

Calling every event contract a bet or every derivative a prediction

Labels obscure the actual exposure. Describe the reference and payoff first, then apply the legal and market category that fits.

Treating the price as certain odds

Use “market-implied probability” and state the assumptions. A price can be distorted by fees, thin order books, position limits, or traders seeking to hedge rather than forecast.

Ignoring the rulebook

Do not rely on a headline question. Settlement source, threshold, time zone, and cancellation clauses decide the outcome.

What’s actually slowing this PC down?

Assuming an early exit is guaranteed

A venue may permit closing trades, yet a thin market can force an unfavorable price or leave no matching order. Size positions with that possibility in mind.

Confusing listing growth with market quality

Listing and certification counts do not measure volume, active traders, spreads, or accuracy. Evaluate those characteristics contract by contract.

Bottom line

Prediction-market contracts center on defined real-world events, while many conventional derivatives center on prices, rates, indexes, or other economic variables. Event contracts may have simple binary payoffs, but designs vary, and U.S. law can treat them as futures or swaps. Compare the exact reference, payoff, settlement authority, liquidity, costs, hedge fit, and current jurisdictional rules before deciding what a contract means or whether it belongs in a risk-management strategy.
