Mortgage REITs and mortgage funds are not interchangeable. A mortgage real-estate investment trust (mREIT) is a REIT structure that finances property owners with mortgages, other real-estate loans or mortgage-backed securities. “Mortgage fund” is a broad label that may describe a registered mutual fund or ETF, or a private/non-traded vehicle. Before comparing returns or risk, identify the exact security, legal structure and offering documents.

The practical differences are liquidity, valuation, leverage, interest-rate and credit exposure, distribution policy, fees, conflicts and tax reporting. Public mREIT shares have an exchange price; a non-traded REIT or private mortgage vehicle may be difficult to value or sell. A REIT’s requirement to distribute at least 90% of taxable income to retain REIT status is a tax qualification rule—not a promised yield.

The short answer: compare the vehicle, not the label

A mortgage REIT is a real-estate investment trust whose business is lending against real estate or investing in mortgage-backed securities. It generally earns interest and may use substantial borrowing and hedges. An mREIT can be publicly traded, non-traded or private.

A mortgage fund has no single legal meaning. It could be a registered mutual fund or exchange-traded fund that owns mortgage securities, or a private/non-traded fund that makes mortgage loans. Its holdings, redemption rights, leverage, fees and tax treatment come from its prospectus or private offering documents. Treating every product called a “mortgage fund” as one category can produce an invalid comparison.

What is a mortgage REIT?

The U.S. Securities and Exchange Commission (SEC) describes mortgage REITs as entities that provide money to real-estate owners and operators “either directly in the form of mortgages or other types of real estate loans, or indirectly through the acquisition of mortgage-backed securities.” See the SEC Investor Bulletin on publicly traded REITs.

How an mREIT earns money

  • Mortgage loans: The REIT may originate or buy loans secured by residential, commercial or other real estate.
  • Mortgage-backed securities: It may receive interest and principal payments from securities backed by pools of mortgages.
  • Other real-estate loans: The portfolio can include loans that do not fit a conventional mortgage-security category.
  • Financing and hedging: Borrowed money can expand the portfolio, while derivatives or other hedges may be used to manage rate or funding exposure. Both add complexity and risk.

Unlike an equity REIT, which primarily owns and operates properties, an mREIT is principally a lender or mortgage-security investor. Its results depend on the spread between asset yields and financing costs, credit performance, prepayments, hedging and changes in the market value of mortgage assets.

Public, non-traded and private forms

“Mortgage REIT” identifies the REIT tax and investment structure, not the trading venue. A publicly traded mREIT has shares listed on an exchange and a continuously observable market price. A non-traded REIT is registered but not exchange listed. A private REIT is not listed and may provide fewer regular public reports. Liquidity, valuation and investor eligibility can differ sharply among these forms.

What can “mortgage fund” mean?

The term usually points to a pooled investment, but the legal form determines what an investor owns and how the investment works.

Registered mutual fund

A mutual fund can hold mortgage-backed securities or other fixed-income instruments under a stated strategy. Investors generally buy and redeem fund shares at the next calculated net asset value (NAV), rather than at an exchange price during the day. Read the prospectus for permitted securities, duration, credit quality, derivatives, fees and distribution policy.

Exchange-traded fund

An ETF may also hold mortgage securities. ETF shares trade intraday on an exchange, so the market price can be above or below NAV and can move while the market is open. The SEC explains the operating characteristics of mutual funds and ETFs in its mutual fund and ETF investor bulletin. The fund’s name alone does not establish whether it owns agency securities, non-agency securities, whole loans or another asset mix.

Private or non-traded mortgage vehicle

A private fund, private REIT or other non-traded vehicle may make mortgage loans or buy mortgage assets directly. It may have a fixed term, limited redemption windows, transfer restrictions or no regular public NAV. Private REIT offerings commonly rely on registration exemptions and are typically limited to accredited investors, but eligibility and availability must be confirmed for the specific offering.

Offering documents should state how often the vehicle is valued, whether redemptions can be suspended, how loans are originated and serviced, what happens when borrowers default, and which expenses are charged to investors.

Core differences at a glance

Comparison point Mortgage REIT “Mortgage fund”
Legal structure A REIT; it may be publicly traded, non-traded or private. Could be a registered mutual fund or ETF, or a private/non-traded mortgage vehicle. The label does not settle the structure.
Typical assets and income Mortgage loans, other real-estate loans or mortgage-backed securities; interest is the primary income source. Whatever the prospectus or offering documents permit; do not infer holdings from the name.
Pricing and liquidity Public shares have an observable exchange price. Non-traded and private REIT interests may lack a ready market. ETFs trade intraday; mutual funds generally transact at NAV under their dealing rules; private vehicles follow their redemption or transfer terms.
Leverage and rate exposure Often more leveraged than property-owning REITs and may use derivatives or other hedges. Strategy-specific. Inspect borrowing, derivatives, duration, credit exposure and any limits.
Distributions REIT qualification requires distribution of at least 90% of taxable income annually; that rule does not guarantee a yield. Policy and sources vary. Payments may represent income, gains or return of capital, as disclosed.
Fees and conflicts Review management fees, transaction costs and any external-manager arrangements or conflicts. Review management, performance, sales, redemption, servicing and underlying-fund expenses.
Tax reporting REIT dividends are generally ordinary income rather than qualified corporate dividends, subject to personal circumstances and account type. Depends on the legal structure, holdings and distributions. Confirm the tax forms and treatment.

Liquidity, valuation and the ability to get out

Publicly traded mREITs

Exchange trading provides a quoted market price and the ability to place orders during market hours. It does not guarantee that the price equals the value of the underlying mortgage assets, nor does it eliminate bid-ask spreads, market declines or trading halts. The price can fall below reported book value when investors discount asset, funding or management risks.

Non-traded and private REITs

Non-traded REITs do not trade on an exchange. Investor.gov warns: “Because they do not trade on a stock exchange, non-traded REITs involve special risks.” The SEC’s REIT guidance explains that these interests can be difficult to value and generally cannot be sold readily on the open market. A private REIT may not provide regular SEC reports at all.

Check the precise exit mechanism: periodic repurchase program, notice period, gates, lock-up, maturity, transfer approval and any early-redemption charge. A stated NAV is not the same as a price at which you can immediately sell.

Registered funds

ETF investors can sell during the trading day, although the market price may differ from NAV. Mutual-fund investors submit purchase or redemption orders under the fund’s dealing time and receive the applicable NAV. Neither format makes the underlying mortgage assets risk-free; it changes how the shares are priced and redeemed.

Leverage, interest rates and credit risk

Why mREIT leverage can magnify results

Many mREITs borrow to hold more mortgage assets than their equity alone would buy. If asset income exceeds the all-in financing cost, leverage can increase earnings on equity. If funding costs rise, assets lose value or collateral requirements increase, leverage magnifies losses and can force asset sales.

What changes when rates move

  • Financing cost: Floating-rate borrowings can reprice quickly when short-term rates change.
  • Asset value: Mortgage securities and loans can gain or lose value as market yields and spreads move.
  • Prepayments: Borrowers may refinance faster when rates fall, changing the timing and yield of mortgage cash flows.
  • Hedges: Swaps, futures or other hedges can reduce some exposures but introduce basis, counterparty, liquidity and rollover risks.
  • Credit performance: Delinquencies, defaults, property values and recovery rates affect non-agency loans and securities.

A mortgage fund may have lower, higher or no leverage at the fund level, but it can still own leveraged issuers or mortgage securities whose prices respond to rates and credit spreads. Read duration, weighted-average coupon, credit ratings, concentration limits and derivatives disclosures instead of assuming that the word “fund” means conservative.

Distributions are not the same as a sustainable yield

Under the SEC’s CF Disclosure Guidance: Topic No. 6, a REIT generally must distribute at least 90% of its taxable income annually to qualify for REIT tax treatment. This is a qualification rule about taxable income, not a promise that investors will receive 90% of cash flow, book value or their investment.

Distribution rates can change. Payments can include current income, realized gains or a return of investors’ capital. The SEC cautions that distributions from non-traded REITs may be funded by offering proceeds or borrowings. A high advertised rate therefore does not establish sustainable earnings or total return.

For a fund, examine the distribution notice and financial statements: identify the portion classified as interest income, dividends, capital gains or return of capital; compare distributions with net investment income; and check whether leverage or asset sales support the payment. No single current yield or return statistic represents all mREITs or all products called mortgage funds, so unlike vehicles should not be ranked by headline payout alone.

Tax treatment and reporting

Mortgage REIT investors

REIT dividends generally are treated as ordinary income rather than qualified corporate dividends, although the actual result depends on the dividend’s tax characterization, the investor’s circumstances and whether the shares are held in a taxable or tax-advantaged account. Review the year-end tax information and consult a qualified tax professional for personal advice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mortgage-fund investors

There is no universal “mortgage fund” tax treatment. A registered fund may pass through interest income, capital gains and other items on its tax reporting. A private vehicle may issue different forms or allocate income under its governing agreement. Return of capital can reduce tax basis and affect later gains. Confirm the structure, holdings, distribution classifications and expected tax forms before investing.

Fees, managers and conflicts to investigate

For an mREIT, read the annual report and proxy for internal or external management, incentive arrangements, related-party transactions, financing costs, securitization expenses and transaction fees. The SEC notes that externally managed REITs can present potential conflicts because the manager may be paid based on assets or transactions.

For a registered mortgage fund, the prospectus and shareholder reports should show the expense ratio, acquired-fund fees where applicable, sales charges, redemption fees, portfolio turnover and any leverage or borrowing costs. Private offerings may add placement, servicing, origination, administration, performance or incentive fees that are not comparable to a public fund’s expense ratio.

Compare fees with the same measurement basis. A fund-level expense ratio may not capture the financing or operating costs embedded in an underlying mortgage security, while a REIT’s reported operating expenses may not make shareholder trading costs visible.

A step-by-step due-diligence process

  1. Identify the legal product. Record the ticker or legal name and determine whether it is a public REIT, non-traded REIT, private REIT, mutual fund, ETF or another vehicle.
  2. Collect primary documents. For public securities, use the latest prospectus, annual and quarterly reports, proxy and SEC EDGAR filings. For funds, read the prospectus, shareholder reports and financial statements. For private offerings, obtain the private placement memorandum, subscription agreement and audited information if provided.
  3. Map the portfolio. List residential versus commercial exposure, agency versus non-agency mortgages, whole loans versus securities, geographic concentration, borrower type, maturities, credit quality and servicer arrangements.
  4. Measure leverage and funding. Note debt-to-equity or other disclosed leverage measures, secured borrowing, margin or collateral requirements, maturities, fixed versus floating rates and covenant triggers.
  5. Analyze rate and credit sensitivity. Review duration, prepayment assumptions, hedges, basis risk, delinquency and default data, loan-to-value information and stress scenarios described by the issuer.
  6. Verify liquidity. For an ETF, check exchange listing, bid-ask spreads and NAV premiums or discounts. For a mutual fund, note the NAV dealing time. For a non-traded or private product, record lock-ups, redemption limits, gates, notice periods, transfer restrictions and valuation frequency.
  7. Trace every distribution. Determine whether payments come from recurring income, realized gains, offering proceeds, borrowings or return of capital. Compare the amount with net investment income and cash generated by the portfolio.
  8. Price all-in costs. Add management, performance, sales, financing, servicing, transaction, administration and redemption costs. Check whether expenses can be waived or later recaptured.
  9. Check governance and conflicts. Review external-manager contracts, related-party transactions, incentive fees, allocation policies and conflicts involving loan originators, servicers or affiliates.
  10. Confirm tax reporting. Identify expected forms, ordinary-income treatment, capital-gain allocations, return-of-capital potential and whether the account type changes the result.
  11. Set an exit plan. Decide what would trigger a sale or redemption, how quickly cash could be received, and what happens if the market, fund or manager suspends liquidity.

How to choose the right comparison for your situation

If daily tradability matters

Limit the comparison to exchange-traded mREITs and ETFs, then evaluate price volatility, spreads, NAV discounts or premiums and the underlying portfolio. Do not substitute a non-traded REIT or private fund merely because its distribution rate looks steadier.

If you need predictable redemption terms

Read the mutual-fund dealing policy or the private vehicle’s redemption schedule. A stated quarterly or annual window may still be subject to gates, suspensions or pro-rata reductions. Treat an advertised repurchase program as a contractual condition to verify, not as an unconditional promise.

If income is the objective

Compare the source and durability of income, not just the latest annualized distribution. Examine financing costs, hedges, credit losses, prepayments, fee deductions and whether capital is being returned. A lower distribution can reflect a more conservative policy; a higher one can reflect leverage or risk.

If tax simplicity matters

Start with the tax form and account type you will use. Public REIT dividends, registered-fund distributions and private-vehicle allocations can be reported differently. Obtain professional tax advice when the documents show multiple income categories, unrelated business income, state filings or complex allocations.

Common mistakes and how to avoid them

  • Assuming every mortgage fund is a mortgage REIT: Confirm registration and legal form first.
  • Equating a 90% REIT payout rule with a 90% yield: The rule concerns taxable income and does not guarantee cash distributions or returns.
  • Calling a non-traded NAV liquid: Check actual redemption, gate and transfer provisions.
  • Comparing unlike yields: Put distribution basis, leverage, fees, tax treatment and valuation method on the same footing.
  • Ignoring financing and hedges: Borrowing and derivatives can change both earnings and downside behavior.
  • Relying on a name or marketing summary: Read the prospectus, offering memorandum and latest filings.
  • Overlooking conflicts: Investigate external managers, related parties, origination incentives and transaction fees.
  • Assuming a public price equals asset value: Exchange prices incorporate market expectations and can diverge from reported book value or NAV.

What the evidence can—and cannot—tell you

The SEC materials establish the structural distinctions, disclosure points and REIT qualification rule described above. They do not establish one representative return, yield or risk level for every mortgage REIT or every mortgage fund. Products within each label differ enough that a meaningful decision requires security-specific documents and assumptions.

Use the SEC’s publicly traded REIT bulletin, REIT guidance, mutual-fund and ETF bulletin, CF Disclosure Guidance: Topic No. 6 and the SEC’s three categories of REITs explanation as starting points, then verify the actual filing or offering for the investment you are considering.
