Mortgage hedging limits the price risk a lender carries between locking a borrower’s rate and selling the resulting loan in the secondary market. The two principal whole-loan delivery structures are best efforts, which is tied to a specific loan that closes, and mandatory delivery, which commits the lender to deliver a stated dollar amount by a deadline. A pair-off financially settles all or part of a commitment that will not be fulfilled with loan deliveries.
Neither structure eliminates risk. The investor’s commitment, current selling guide, tolerances, pricing adjustments, and fee schedule control the transaction. Fannie Mae, Freddie Mac, and the Mortgage Partnership Finance (MPF) program have different rules, so a Fannie Mae example should not be treated as a universal market rule.
Why mortgage lenders hedge their pipeline
A lender normally prices and locks a mortgage before it can sell the loan. Between those events, the value of the loan can change as interest rates, mortgage-backed-security prices, borrower behavior, and investor pricing move. If the lender has promised a borrower a rate but has not protected the expected sale price, a market decline can reduce or erase the expected margin.

Pipeline hedging uses a forward sale commitment or another instrument to offset part of that exposure. The Office of the Comptroller of the Currency’s Comptroller’s Handbook, Mortgage Banking, Version 1.0 identifies best-efforts forward sales agreements, mandatory forward sales agreements, and options on mortgage-backed securities as commonly used hedges. A hedge is a risk-management position, not a guarantee that every loan will close, qualify, move in price with the hedge, or be delivered on time.

What creates the exposure
- Rate-lock exposure: The lender has promised loan pricing while market prices can move before closing.
- Fallout: Some locked applications are withdrawn, denied, or otherwise never close.
- Delivery risk: A closed loan may fail an investor’s eligibility or documentation requirements.
- Timing risk: Processing, underwriting, closing, and shipping may not fit the commitment window.
- Basis risk: The loan’s price may not change in perfect correlation with the hedge instrument.
The Mortgage Bankers Association describes basis risk as the risk that changes in loan pricing do not correlate with changes in the hedge instrument, such as a to-be-announced mortgage-backed security. Product mix, coupons, loan size, geography, servicing terms, and investor eligibility can all contribute to that mismatch.
Best efforts: a loan-specific commitment
Under a best-efforts commitment, the lender agrees to deliver a particular identified loan by a stated date if that loan closes. The commitment follows the loan rather than requiring the lender to assemble a specified aggregate volume.
What happens when the borrower does not close
Fannie Mae generally does not assess a nondelivery pair-off fee when a best-efforts loan never closes, subject to its current rules and the loan’s status. That treatment is why best efforts shifts more fallout risk away from the lender than a volume-based mandatory commitment. It does not mean every locked loan can simply be withheld from delivery.
What happens when the loan does close
A closed loan identified in a best-efforts commitment is expected to be delivered and purchased under the commitment terms. If it closes but is not delivered or purchased, a pair-off or other settlement exposure can arise under the investor’s rules. Fannie Mae’s Selling Guide also distinguishes circumstances such as borrower withdrawal or lender declination from other reasons for fallout when determining whether a fee applies.
Pricing and operational trade-offs
Best efforts can reduce the lender’s direct exposure to borrower-driven fallout, but the investor’s price and adjustments reflect the structure and its delivery assumptions. The lender still must track lock expirations, closing status, eligibility, shipping, and exceptions. A best-efforts position is not a substitute for pipeline reporting.
Mandatory delivery: a volume-and-date obligation
A mandatory whole-loan commitment requires the seller to deliver a specified dollar amount of eligible loans, within contractual tolerances, by a future date at an agreed price. The commitment is about the amount and delivery window, not one named borrower.

Why mandatory delivery creates more seller responsibility
If fewer loans close than expected, or if delivered loans fail eligibility checks, the lender can fall short of the committed amount. The shortfall may need an extension, a lender-requested pair-off, or an automatic process described in the investor’s guide. The lender bears more responsibility for forecasting fallout, maintaining an eligible pipeline, and deciding how much to commit.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsWhat the lender must monitor
- Committed balance, minimum delivery amount, and permitted tolerance.
- Commitment expiration and any extension deadline.
- Loan eligibility, documentation, and investor purchase conditions.
- Expected closings, withdrawals, denials, and adverse decisions.
- Price changes, extension charges, pair-off formulas, and settlement dates.
Fannie Mae’s mandatory-delivery materials describe extension and pair-off processes, including situations in which a cash-back pair-off can apply when the relevant price change is solely attributable to market movement. That is a Fannie Mae rule with stated conditions, not a general promise that a shortfall produces money back.
Pair-offs: settling an unfulfilled commitment
A pair-off settles all or part of a delivery commitment that the lender will not satisfy with loans. Instead of delivering the missing balance, the parties calculate a financial settlement using the commitment terms and the applicable market or investor price.
How the economics are determined
The result depends on the investor’s method and the facts of the commitment. Relevant inputs can include:
- The original commitment price.
- The price captured at pair-off.
- The undelivered balance.
- Whether the shortfall is within tolerance.
- Whether the loan closed and was eligible for purchase.
- The reason for nondelivery.
- Any extension, delivery, or other contractual charges.
For Fannie Mae mandatory whole-loan commitments, the Selling Guide describes a comparison of whole-loan prices captured at commitment and at pair-off. Depending on the price movement and the stated conditions, the result can be a fee or cash back. Other investors may use different formulas, timing conventions, or eligibility tests.

Why “pair-off fee” is an incomplete definition
People often use “pair-off fee” as shorthand for a penalty. In practice, a pair-off is the settlement mechanism; its financial result can be a charge, no charge, or, under specified investor conditions, cash returned to the lender. The executed commitment and current investor guide determine the outcome.

Illustrative calculation
Consider a purely hypothetical mandatory commitment for an undelivered balance of $2 million. If the investor’s contract compares a commitment price of 101.00 with a pair-off price of 99.50, the price difference is 1.50 percentage points. A simple illustration would multiply 0.015 by $2 million, producing $30,000 before any contract-specific adjustments. This is not a universal formula: actual calculations may use different price definitions, tolerances, dates, fees, or eligibility rules, and a market move in the opposite direction could produce a different result.
Best efforts versus mandatory delivery
| Comparison point | Best efforts | Mandatory delivery |
|---|---|---|
| Commitment unit | A specific identified loan | A specified dollar amount or volume within contractual tolerances |
| Loan never closes | Fannie Mae generally does not assess a nondelivery pair-off fee, subject to its rules and loan status | The lender can still face a volume shortfall against the commitment |
| Loan closes | Expected to be delivered; failure to deliver or obtain purchase can create pair-off exposure | Counts toward the required amount only if it meets delivery and purchase conditions |
| Fallout risk | More of the borrower-driven fallout risk is reflected in the commitment structure and pricing | More of the fallout and delivery risk remains with the lender |
| Operational burden | Track each identified loan, status, expiration, and shipping | Forecast aggregate production, monitor tolerances, and manage a delivery deadline |
| Costs to compare | Investor price and adjustments, plus any closed-loan pair-off exposure | Investor price, extension and pair-off terms, delivery costs, and hedge-management expense |
This comparison summarizes the documented Fannie Mae treatment and industry descriptions. It does not establish a market-wide premium, spread, or fee schedule.
How a lender manages a hedge from lock to sale
- Capture the lock: Record the loan amount, product, price, lock expiration, expected close date, and investor eligibility.
- Classify the exposure: Determine whether the sale will be best efforts, mandatory, or another approved hedge structure.
- Estimate fallout: Use the lender’s historical and current pipeline data to distinguish likely closings from applications at risk of withdrawal, denial, or delay.
- Execute the commitment: Confirm the investor’s price, tolerances, delivery date, pair-off formula, extension terms, and required notices in the executed commitment.
- Reconcile daily: Compare locked, closed, shipped, purchased, withdrawn, and rejected balances with the hedge position.
- Manage exceptions early: Escalate a likely shortfall before expiration; determine whether an eligible loan can be substituted, an extension is available, or a pair-off is required.
- Settle and document: Preserve the commitment, price captures, delivery records, calculations, approvals, and settlement confirmation for audit and accounting.
Risk that remains after hedging
Basis risk
A hedge instrument may move differently from the mortgage loans it is intended to offset. A TBA security, for example, represents a standardized deliverable pool, while a lender’s pipeline contains loans with specific products, balances, and characteristics. A favorable hedge result therefore does not prove that every loan-level price move was offset.

Expected fallout is an estimate. If the lender assumes too many loans will close, it may over-commit and face a shortfall; if it assumes too few, it may leave rate-lock exposure unhedged. Models also need monitoring when product mix, underwriting standards, borrower behavior, or market conditions change.
Eligibility and delivery risk
A loan can close yet fail an investor’s purchase requirements because of documentation, data, collateral, underwriting, or other eligibility issues. Those loans may not satisfy a mandatory balance and may create a closed-loan best-efforts settlement issue.
Counterparty, liquidity, and operational risk
The lender must be able to fund, ship, and settle loans, meet margin or collateral requirements where applicable, and process changes before a deadline. Segregated approvals, exception reporting, and independent reconciliation reduce the chance that a timing or data error becomes a financial loss.

Choosing between best efforts and mandatory delivery
There is no universal winner. The appropriate structure depends on the lender’s production volume, predictability of closings, investor execution, capital and liquidity, systems, staff expertise, and tolerance for fallout and pair-off exposure.
Best efforts may fit when
- Closing volume is modest or difficult to forecast.
- Borrower-driven fallout is a significant concern.
- The lender lacks the operational capacity to manage aggregate mandatory commitments.
- The investor’s best-efforts pricing and loan-level requirements are competitive for the product.
Mandatory delivery may fit when
- The lender can forecast eligible production with reasonable confidence.
- Pipeline data, hedge analytics, and shipping controls are mature.
- The lender can absorb or manage fallout, extensions, and pair-offs.
- Expected execution improves enough to justify the additional risk and operating cost.
The decision should compare expected execution price, fallout assumptions, delivery capacity, commitment terms, hedge basis, liquidity, controls, and the cost of errors—not just the headline price quote.
Investor rules are not interchangeable
Fannie Mae’s Selling Guide is a clear source for its own best-efforts and mandatory whole-loan requirements, including its treatment of nondelivery, extensions, and pair-offs. Freddie Mac and MPF documentation contains its own commitment definitions, tolerances, timing, and settlement rules. A lender must use the guide and executed commitment for the actual investor, product, and transaction date.
Before committing, confirm the current version of the applicable guide and ask the investor or counterparty to clarify any ambiguity in writing. Pay particular attention to whether a rule applies to a loan that never closes, a closed loan that is rejected, a balance inside tolerance, or a balance that requires an extension or pair-off.

- Exception alerts: Flag expiring locks, projected shortfalls, rejected loans, and unapproved substitutions.
- Counterparty review: Monitor financial capacity, settlement performance, and contractual exposure.
- Staff expertise: Ensure personnel understand pricing, basis, delivery, and pair-off mechanics.
- Audit trail: Retain approvals, calculations, price captures, notices, and final settlements.

Common mistakes and fixes
“Best efforts means there is no pair-off risk.”
Fix: Separate a loan that never closes from a closed loan that is not delivered or purchased. The latter can still create exposure under the investor’s rules.

Frequently Asked Questions
What is a best-efforts mortgage commitment?
It is a commitment to deliver a specifically identified loan by a stated date if that loan closes. Treatment of a loan that does not close, and any settlement exposure for a closed loan not delivered, is controlled by the applicable investor rules.
What is mandatory delivery in mortgage lending?
It is a commitment to deliver a specified dollar amount of eligible loans, within contractual tolerances, by a deadline at an agreed price. The lender manages the risk that production or eligible delivery falls short.
What is a pair-off in mortgage finance?
A pair-off financially settles all or part of a delivery commitment that will not be fulfilled with loans. Depending on the investor’s formula and price movement, it may create a charge or, in limited circumstances, cash back.

Best efforts ties the commitment to a named loan and generally limits nondelivery exposure when that loan never closes; mandatory delivery offers a volume obligation with greater lender responsibility for fallout and execution. Pair-offs settle shortfalls, but their cost or credit is investor-specific.
