A virtual power purchase agreement (VPPA) is a financial contract that lets a company support a renewable-energy project and hedge wholesale electricity prices without taking physical delivery of the project’s electricity. The wind or solar project sells its output into a wholesale market, while the company continues buying power from its normal utility or supplier. The two parties then exchange the difference between an agreed strike price and a market reference price, usually at regular settlement intervals.

The arrangement can support renewable procurement goals and new project financing, but it is not a substitute for the company’s utility supply. Whether it reduces the company’s net electricity cost depends on how closely the project’s market price tracks the company’s own retail electricity costs, how variable the project’s output is, and what the contract says about renewable energy certificates (RECs), credit support and low-price payments.

What a virtual power purchase agreement is

EPA describes a financial PPA as an arrangement between a renewable generator and a customer that allows both parties to hedge electricity-market price volatility. In a VPPA, also called a financial or synthetic PPA, the generator sells electricity to the wholesale market rather than delivering it to the buyer’s meters. The buyer remains connected to its existing utilities and suppliers.

  • Strike price: the fixed price agreed by the buyer and generator, expressed in dollars per megawatt-hour (MWh) or cents per kilowatt-hour (kWh).
  • Market reference: the wholesale-market node or hub and price index used for settlement.
  • Contract volume: the project’s metered production, a fixed volume, or another formula stated in the agreement.

At each settlement interval, the market reference is compared with the strike price. The difference is multiplied by the contract volume. If the market price is higher, the generator pays the buyer; if it is lower, the buyer pays the generator. Those payments are a hedge layered on top of the company’s ordinary utility bill.

How the electricity and money move

1. The project generates and sells into the wholesale market

Wind turbines or solar panels produce electricity. The project delivers that electricity to the grid and sells it under the rules of the relevant wholesale market. The electrons are mixed with all other generation on the grid; the VPPA does not reserve a physical stream for the corporate buyer.

2. The contract sets a settlement point and strike price

The VPPA identifies the pricing node or hub where the project’s output is valued, the time interval used for settlement, and the fixed strike price. These details matter because the project’s wholesale price can differ from the retail price paid by the company’s facilities.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

3. The parties exchange the price difference

EPA’s illustrative example uses a strike price of 10 cents per kWh and a settlement that is typically calculated monthly. If the market reference is 12 cents per kWh, the generator pays the buyer 2 cents per kWh for the settled volume. If the market reference is 7 cents per kWh, the buyer pays the generator 3 cents per kWh.

Market reference versus 10¢/kWh strike Settlement direction Economic effect
12¢/kWh Generator pays buyer 2¢/kWh Credit to the buyer, before considering the utility bill and other contract items
10¢/kWh No price-difference payment Neither party owes a strike-price adjustment
7¢/kWh Buyer pays generator 3¢/kWh Debit to the buyer, before considering the utility bill and other contract items

In practice, settlement may include separate treatment for negative prices, curtailment, losses, congestion, renewable attributes and other defined adjustments. The agreement, not the headline strike price, determines the final cash flow.

4. The company still pays its utility

Because no electricity is physically conveyed from the generator to the customer, the company continues paying its utility or retail supplier for the electricity consumed at each facility. RMI notes that the buyer’s retail utility relationship remains unchanged under a VPPA. The company’s combined energy economics are therefore its ordinary utility costs plus or minus VPPA settlements, along with any fees, taxes, transmission charges or other amounts specified in the contracts.

What a VPPA does—and does not—deliver

  • It can deliver: a financial hedge, a contractual relationship with a renewable project, and potentially the project’s RECs or a right to have them retired for the buyer.
  • It does not deliver: dedicated electrons to a company’s buildings, a replacement for local utility service, or an automatic right to make renewable-electricity claims.

A company may sign a VPPA with a project in a different market from its facilities, subject to the contract’s geographic and certificate rules. That flexibility is useful for businesses with dispersed operations or sites in traditionally regulated electricity markets, but distance can also increase basis and certificate-eligibility questions.

RECs, retirement and renewable-energy claims

A renewable energy certificate represents the environmental attributes of one unit of renewable generation. The electricity and the certificate are separate commodities: the physical power enters the wholesale market, while the REC records the renewable attribute.

Confirm who owns the certificates

RECs are often conveyed contractually with a VPPA, but EPA cautions that the project’s certificates may instead be sold elsewhere. The contract should state whether the buyer receives the project RECs, whether they are transferred to a registry account, and whether they will be retired on the buyer’s behalf.

Retirement prevents double claiming

Retiring a REC removes it from circulation so it cannot be sold or claimed by another party. A company seeking to claim renewable electricity use or market-based Scope 2 reductions generally needs to own the relevant certificates or have them retired for it. The certificates must have attributes that match the claim, including applicable geography, generation vintage and technology requirements.

Replacement certificates need scrutiny

Some contracts allow replacement RECs if the project cannot provide the originally expected certificates. The agreement should specify the replacement certificates’ eligible technology, geographic area, vintage, tracking system and retirement process. A VPPA signature by itself is not proof that a company can make a renewable-use claim; the certificate and reporting treatment must support the claim.

Why companies use VPPAs

Price-risk management

A VPPA can reduce net electricity-price volatility when the project’s wholesale reference price is sufficiently correlated with the company’s own retail electricity costs. If both prices rise, a VPPA credit may offset part of a higher utility bill. If both prices fall, the company may owe a VPPA payment while benefiting from cheaper utility power. The hedge is imperfect when the two prices move differently.

Support for new renewable capacity

A long-term offtake commitment gives a project developer a contracted revenue stream. RMI describes corporate buyers as guaranteed offtakers whose commitments can be an important element in financing new renewable projects. The buyer should verify whether the transaction supports a new project, an existing project, or a repowering effort, because those distinctions affect the company’s procurement and impact narrative.

Geographic and load flexibility

Because the buyer does not need to take physical delivery, one VPPA can potentially cover loads spread across several facilities while each site keeps its local utility arrangement. The contract still may restrict eligible markets, settlement points or REC locations, so “virtual” does not mean geographically unlimited.

Large contracted volumes

A single transaction can cover a substantial contracted volume and contribute to a corporate renewable target across multiple facilities. The buyer must compare the contracted profile with its actual load and decide how to handle excess generation, shortfalls and certificates that do not align with every site’s reporting boundary.

Common VPPA volume structures

Volume terms determine how much production is settled and who bears the risk that wind or solar output differs from expectations.

Structure How it works Risk allocation and trade-off
Pay-as-produced Settlement follows the project’s actual metered generation. Common for variable wind and solar output. The buyer’s volume and cash flow vary with weather and plant performance.
Fixed-volume The project or contract supplies a specified quantity or profile, with rules for shortfalls and excesses. Transfers more delivery responsibility and can add pricing, balancing and operational complexity.
Baseload The contract seeks to provide a relatively constant volume through the settlement period. Can create a larger mismatch with variable renewable production. The UK government characterizes baseload as a higher-risk alternative for generators than pay-as-produced.

Neither structure is universally superior. A buyer should compare the expected price, volume uncertainty, balancing obligations and accounting treatment rather than choosing solely on the label.

Risks that can change the economics

Basis risk

Basis risk is the possibility that the project’s node or hub price does not move with the company’s retail electricity price. A project can produce strong revenue while the corporate buyer receives little hedge benefit if local retail rates rise for different reasons, such as congestion, transmission costs or regulated-rate changes. Use historical load-price data for the company’s facilities and the proposed settlement point to test the relationship.

Volume and shape risk

Wind and solar production varies by hour and season. A pay-as-produced VPPA may settle heavily in hours when wholesale prices are low and produce little volume during high-price hours. Fixed-volume and baseload structures can reduce some production variability for the buyer, but they shift more shaping and balancing responsibility into the contract and usually increase operational complexity.

Low-price cash calls

When the market price falls below the strike price, the buyer owes the difference. A prolonged period of low prices can create substantial cash requirements even while the company’s utility bill is falling. Financial models should show the timing and size of these payments, not only the average annual value.

Negative prices and curtailment

Wholesale markets can experience negative prices or periods when a project is curtailed. The VPPA should state whether negative-price intervals trigger settlement, whether the project may curtail for economic or grid reasons, and whether the buyer owes or receives anything when output is unavailable. Do not assume that “no generation” means “no obligation”; the volume and force-majeure clauses control.

Project-performance risk

Actual output may be lower than the forecast because of weather, equipment outages, interconnection delays or operating constraints. Review the project’s development status, commercial-operation conditions, expected production methodology, outage rights and remedies for persistent underperformance.

Credit and collateral risk

Both parties need protection if the other cannot pay. Credit-support provisions can require collateral, guarantees, letters of credit, mark-to-market postings or other arrangements. The exact package is contract-specific. Negotiate thresholds, eligible collateral, posting timelines, replacement of downgraded guarantors, default interest and close-out calculations.

REC and claim risk

A financial hedge can remain valuable even if the certificate terms are weak, but the company may then be unable to substantiate its renewable or Scope 2 claim. Define ownership, retirement, geography, vintage, replacement certificates, registry evidence and the party responsible for reporting.

Regulatory, tax and accounting treatment

A VPPA is a financial instrument rather than physical electricity delivery. Accounting, tax, derivatives, market-conduct and disclosure rules vary by jurisdiction and can change. Companies should obtain current advice for the jurisdictions in which they operate instead of assuming that a treatment used by another buyer applies to them.

VPPA versus physical PPA

Issue Virtual or financial PPA Physical PPA
Electricity delivery The generator sells into a wholesale market; power is not delivered to the buyer’s meter. The arrangement includes physical delivery through the grid or a supplier.
Utility relationship The buyer generally keeps its existing retail utility supply. Supply and transmission arrangements become part of the physical structure.
Cash flow The parties exchange the difference between a strike price and market reference. The buyer pays for power delivered under the physical contract.
Geographic reach Can potentially cover dispersed or regulated-market loads, subject to market and REC rules. More constrained by delivery, transmission and supplier arrangements.
Main risks Basis, volume and shape, low-price payments, credit, REC and claim treatment. Delivery, transmission, shaping and physical-supply risks.

A physical PPA may be more intuitive when the buyer can take power in the project’s market and wants a direct supply arrangement. A VPPA may be more workable when facilities are spread across markets or cannot change their retail supply. The right choice depends on load geography, risk tolerance, certificate objectives, credit capacity and the company’s ability to manage settlements.

How to evaluate and negotiate a VPPA

  1. Define the intended claim. Decide whether the objective is financial hedging, support for new renewable capacity, a market-based Scope 2 claim, public renewable-use reporting, or a combination. Write the certificate and retirement requirements before reviewing price.
  2. Map the company’s load. Gather interval electricity consumption and retail-price history for each relevant facility. Identify regulated and competitive markets, utility contracts, load growth, closures and planned acquisitions.
  3. Specify the settlement mechanics. Document the project node or hub, price index, time interval, loss treatment, settlement calendar, metered-volume source, rounding rules and dispute process.
  4. Model multiple price paths. Test high-price credits, low-price debits, sustained low prices, negative-price hours, congestion and different correlations between the project price and each facility’s retail cost. Show monthly cash requirements as well as annual averages.
  5. Choose a volume profile. Compare pay-as-produced, fixed-volume and baseload structures. Quantify expected production, hourly shape, forecast error, balancing costs and the treatment of shortfalls or excesses.
  6. Check project and counterparty credit. Review development milestones, interconnection, operating history where available, parent guarantees, collateral, cure periods, force-majeure rights, termination payments and replacement-counterparty provisions.
  7. Lock down REC language. State who owns the project certificates, how and when they transfer, which registry records the transaction, who retires them, what happens to replacement RECs and how geography and vintage are determined.
  8. Obtain specialist advice. Have legal, accounting, tax, regulatory and sustainability-reporting advisers review the final terms for the company’s jurisdictions. Confirm that public claims match the certificates actually retired and the reporting framework being used.

What a buyer should request in the contract

  • Named project, technology, market, node or hub and expected commercial-operation date.
  • Strike-price formula, settlement interval, market-data source and fallback index.
  • Volume formula, production metering, forecast methodology and treatment of outages.
  • Negative-price, curtailment, congestion, transmission-loss and force-majeure provisions.
  • Payment dates, invoices, audit rights, interest on late payments and dispute procedures.
  • Credit-support thresholds, collateral types, downgrade triggers and close-out valuation.
  • Default, termination, change-in-law and project-failure remedies.
  • REC ownership, transfer, retirement, registry evidence, geography, vintage and replacement rules.
  • Confidentiality and public-disclosure rules for sustainability reports and claims.

Market context and scale

The UK Department for Energy Security and Net Zero’s 2026 guidance estimates that VPPAs represent about 2.5% to 5% of Great Britain’s power-trading market. The department labels the figure an estimate and notes that formal statistics are limited, so it should not be treated as a precise global market share or as a forecast for any individual country.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

That estimate illustrates why contract design matters: even where VPPAs are a minority of overall trading, their financial settlements can be large relative to a company’s energy budget. Buyers need treasury controls for collateral and low-price payments, not just sustainability approval.

Practical decision rule

A VPPA is a candidate when a company can keep its existing utility supply, wants a financial relationship with a renewable project, can tolerate variable settlement cash flows, and can document ownership or retirement of the required RECs. It is a poor fit when the company expects dedicated physical power, cannot fund potential low-price payments, has no capacity to manage credit and certificate obligations, or has not tested the project price against its actual retail exposure.

The central test is not whether the project is renewable or whether the strike price looks attractive in isolation. It is whether the combined utility bill, VPPA settlements, certificate value, collateral requirements and contract risks meet the company’s financial and environmental objectives under realistic market scenarios.
