Tokenization records a legal claim to an asset in digital-token form, but the token itself does not automatically confer direct ownership. The decisive questions are which document defines the claim, which register is authoritative, who controls transfers, where trades can occur, and whether reliable settlement money and buyers exist. A token may transfer the security itself, update an intermediary’s beneficial-owner record, or provide only a contractual or economic exposure.
Distributed-ledger technology can make records easier to synchronize, support delivery-versus-payment (DvP), and automate servicing. It cannot by itself create a valid property right, a deep market, instant finality, or protection against custodian, blockchain, legal, and operational failures.
What a tokenized asset actually represents
The word tokenized describes a format and recordkeeping arrangement, not one universal legal structure. The U.S. Securities and Exchange Commission (SEC) staff described a tokenized security on January 28, 2026, as “a financial instrument enumerated in the definition of ‘security’ under the federal securities laws that is formatted as or represented by a crypto asset, where the record of ownership is maintained in whole or in part on or through one or more crypto networks.” That staff statement has no legal force or effect, and other jurisdictions may use different classifications.

- The issuer or its agent can use a distributed ledger as part of the master securityholder file.
- A custodian or intermediary can hold the underlying asset while the token represents a beneficial, depositary, contractual, or economic interest.
- A platform can issue a token that tracks an asset’s price without giving the holder a property interest in that asset.
The offering documents, governing law, transfer restrictions, custody agreement, and applicable securities rules determine which of these descriptions applies. A wallet balance is evidence of control over a token; it is not, on its own, proof that the holder owns the underlying bond, share, loan, fund unit, or real-estate interest.
Who owns the underlying asset?
Issuer-linked or direct-record model
In the model the SEC staff calls issuer tokenization, the issuer (or its agent) integrates distributed-ledger technology into the systems used to record security owners. A transfer of the token on the network results in a transfer on the issuer’s master securityholder file. If the legal documents make that file authoritative, the token can function as the security’s digital representation rather than as a separate promise from an intermediary.
This is the clearest connection between token and security, but it is not automatic. Investors still need to check the issuing entity, the governing law, the identity of the transfer agent, restrictions on eligible holders, and the procedure for correcting an erroneous or unauthorized transfer. A permissioned network may restrict addresses to approved investors; a public network may still enforce restrictions through smart-contract controls and off-chain compliance systems.

In an indirect structure, a custodian, broker, special-purpose vehicle, fund, or other intermediary holds the underlying asset. The token may represent a beneficial interest, a claim against that vehicle, or a contractual right to redemption. Transferring the token can update the intermediary’s register without moving the underlying security in the issuer’s register.
The investor’s protection then depends heavily on custody and insolvency arrangements. Important questions include whether assets are segregated, whether the vehicle is bankruptcy remote, who can redeem the token, how often holdings are reconciled, and what happens if the intermediary becomes insolvent or loses access to its wallets. A token that mirrors a share’s price but gives no voting, dividend, redemption, or liquidation rights is an economic product, not the share itself.
| Dimension | Direct or issuer-linked token | Indirect or wrapped token |
|---|---|---|
| Authoritative record | The issuer or its agent’s master securityholder file is linked to the distributed ledger. | A custodian, intermediary, or off-chain register may remain authoritative. |
| Holder’s claim | May be the security itself, subject to the documents and transfer rules. | May be a beneficial, contractual, depositary, or economic interest. |
| Effect of transfer | Token transfer can update the security register. | Token transfer may change an intermediary record without transferring the underlying asset. |
| Key diligence | Issuer authority, governing law, master-file status, and transfer restrictions. | Custody chain, segregation, bankruptcy remoteness, redemption, and reconciliation. |
What happens when records disagree?
The legal documents should identify which record controls. In a direct model that may be the issuer’s master file; in an indirect model it may be the vehicle’s register or a custodian’s books. A blockchain entry can demonstrate that a transaction was validated, but code cannot decide whether the transaction was legally authorized or whether a court would recognize the claimed ownership. Investors should know in advance how mistaken transfers, stolen keys, sanctions freezes, and conflicting records are handled.
How tokenized assets trade
Tokenization changes the representation and transfer workflow; it does not eliminate the need for a market and rules. A trade still needs a venue or dealer, a price, an eligible buyer and seller, compliance checks, and a method for recording the result.

Where orders can be matched
- Regulated exchanges or alternative trading systems: orders can be matched under existing market rules while token movements are coordinated with the trade record.
- Over-the-counter markets: dealers or brokers negotiate directly, then arrange transfer, custody, and payment.
- Permissioned token markets: smart contracts can restrict transfers to approved addresses and enforce investor, jurisdiction, or holding-period requirements.
- Issuer or fund platforms: primary issuance and redemption may occur on a platform even when there is little or no continuous secondary trading.
The token transfer is only one leg of the lifecycle. Eligibility checks, investor accreditation, sanctions and anti-money-laundering screening, corporate actions, tax reporting, and recordkeeping can remain off-chain or be coordinated with on-chain events. A platform that displays a tradable price is not necessarily providing executable liquidity; ask whether quoted prices are firm, how often trades occur, and whether independent market makers participate.
24/7 availability is not 24/7 execution
A blockchain can accept transactions around the clock, but the surrounding market may not. Banks may close, custodians may suspend processing, compliance staff may need to approve a transfer, and the payment asset may not be available at night or on weekends. A token can therefore be technically transferable while the legal market, cash leg, or redemption window is closed. “24/7” describes network or venue availability, not guaranteed execution, price discovery, or settlement finality.
On December 11, 2025, the Depository Trust & Clearing Corporation announced that the SEC had issued a three-year no-action letter allowing DTC to offer a tokenization service to participants and clients on pre-approved blockchains. DTC said the digital version would have “all the same entitlements, investor protections and ownership rights as the asset in its traditional form.” That is a specific authorized infrastructure arrangement for its stated participants, clients, approved networks, and authorization period—not a blanket rule for every tokenized instrument.
How settlement works
Delivery-versus-payment
Settlement completes when the buyer receives the asset and the seller receives payment. Tokenized systems can support DvP by making the asset and payment transfers conditional on each other. If both legs are on one coordinated ledger, a smart contract may release them atomically: either both occur or neither does.
Recommended Free Tools
Settlement money remains essential. It might be a tokenized deposit, central-bank money, a regulated stablecoin, or another approved payment instrument. The legal status, credit quality, redemption terms, and operating hours of that instrument affect the safety of the transaction. A tokenized security without a dependable payment leg cannot provide complete DvP.
Single-ledger and cross-ledger risks
The Bank for International Settlements (BIS) explains that a single-ledger process can fail if trade details are not agreed or a transaction fails validation. In that case, the tokens remain with their owners. Traders may face replacement-cost risk if prices move and a failed trade must be replaced, but not necessarily principal risk.
Cross-ledger DvP is more complex. If the security and cash live on separate ledgers, both systems must communicate, agree on state, and apply the same failure rules. One leg could be delivered while the other is not, creating principal risk. Contracts therefore need timeouts, reversals, dispute procedures, and an arbitration or governance authority. Interoperability failures, unavailable wallets, network congestion, and inconsistent identity or compliance data can all delay completion.

What smart contracts can and cannot do
Smart contracts can automate coupon and dividend payments, collateral movements, transfer conditions, redemptions, and corporate-action instructions. Automation reduces manual reconciliation when the inputs and governance are reliable. It does not establish the legal ownership claim, guarantee that an oracle supplied correct data, or remove the need for human intervention during exceptional events. The practical division is:
- Legal documents and regulated records: establish the rights and obligations.
- Smart contracts: execute agreed instructions according to programmed conditions.
- Settlement assets: provide the payment leg and its associated credit and liquidity.
Why “instant settlement” is qualified
Blockchain confirmation can be rapid, but legal finality may depend on network rules, the issuer’s record, a custodian’s books, or a settlement-system rulebook. A transaction can be technically final on one ledger while a corresponding cash transfer is pending on another. Investors should distinguish a fast on-chain confirmation from irrevocable completion of both delivery and payment.
Does tokenization make illiquid assets liquid?
No. Tokenization can make an interest easier to divide, transfer, identify, or settle, but liquidity is an outcome of buyers, sellers, lawful eligibility, pricing information, market depth, settlement assets, and functioning venues.
Real estate and private credit illustrate the distinction. A building or loan can be represented by many tokens, yet the underlying asset may still be difficult to value, subject to transfer approvals, and traded only occasionally. Fractional tokens reduce the minimum unit but do not create demand. If a fund permits transfers only among allow-listed investors, the potential market is narrower even when the network itself is public.
BIS reports that tokenised investment funds on public, permissionless networks have thin liquidity and that participation is typically restricted to allow-listed holders. The International Organization of Securities Commissions’ 2025 report describes tokenization as nascent and identifies interoperability and the shortage of credible settlement assets as barriers to scale. IOSCO also notes that the economic substance and risks resemble conventional financial assets, including legal, operational, technology, credit, and liquidity risks, even when the structure makes those risks look different.

The five conditions a liquid market needs
- Eligible participation: enough investors must be legally permitted to buy and transfer the instrument.
- Continuous interest: willing buyers and sellers must exist beyond the initial issuance.
- Reliable pricing: investors need current, comparable information and transparent quotes.
- Interoperability: wallets, venues, custodians, identity systems, and payment ledgers must connect.
- Credible settlement: the asset and cash legs must complete with clear finality and manageable failure procedures.
Without these conditions, a token may be easy to move but hard to sell at a fair price. A redemption promise can provide an exit route, but it is not the same as an active secondary market and may be limited to specified dates, fees, or eligibility rules.

Blockchain outage or congestion
A network outage can prevent transfers, corporate actions, or redemptions. Documents should specify whether processing pauses, whether an alternate network is permitted, and which record controls during a fork or prolonged outage. Investors should not assume that a token can be moved simply because they hold the private key.

Lost or compromised keys
Key loss can block access; theft can cause an unauthorized transfer. Recovery may require a regulated custodian, identity verification, a court order, or an issuer-controlled freeze and reissue process. If no recovery mechanism exists, the economic value may be inaccessible even though the underlying asset continues to exist.
Custodian or issuer insolvency
Insolvency treatment depends on segregation, title, and the governing vehicle. A directly registered security may be treated differently from a contractual claim against an insolvent intermediary. Read the custody and offering documents for segregation, priority, redemption, and reconciliation provisions rather than relying on the token’s label.
Smart-contract or oracle error
Code defects, incorrect price feeds, or an improperly configured transfer rule can produce a valid-looking transaction with an incorrect economic result. Governance documents should identify who can pause or upgrade code, how disputes are resolved, and whether losses are allocated to the issuer, operator, custodian, or investors.
Investor due-diligence checklist
Before buying or transferring a tokenized asset, obtain written answers to these questions:
- Is the token the security itself, a beneficial interest, a depositary receipt, or a contractual wrapper?
- Which document defines the rights, and which register controls if the blockchain and an off-chain record disagree?
- Who is the issuer, transfer agent, custodian, and legal owner of the underlying asset?
- Can the holder receive dividends, interest, voting rights, collateral, redemption proceeds, and liquidation distributions?
- Who may buy, hold, transfer, or redeem the token, and who can freeze or reverse a transfer?
- Where can it trade, and is there recurring secondary-market volume rather than only primary issuance?
- What asset pays the settlement leg, and what credit, redemption, and operating-hour risks does it carry?
- How are corporate actions, tax reporting, lost keys, insolvency, sanctions, forks, outages, and smart-contract errors handled?
- Which jurisdiction’s law governs ownership, settlement finality, custody, and dispute resolution?
Answers that refer only to wallet balances, a code audit, or a 24-hour trading interface leave the central ownership and liquidity questions unresolved.
The practical test
Evaluate a tokenized asset in the same order you would evaluate any security: identify the legal claim, verify the authoritative record, understand custody and transfer restrictions, inspect the trading venue and actual market participation, and test how delivery and payment become final. Tokenization can improve transferability, visibility, and automation. It does not remove the legal, intermediary, technology, credit, or liquidity risks that determine whether an investor can ultimately receive value.
