Short answer: A private company can estimate fair market value (FMV) without a quoted share price by applying a reasonable valuation method reasonably to the facts and circumstances on a specific valuation date. U.S. tax rules do not provide a universal formula that turns a funding round or a balance-sheet figure into an employee’s per-share value.

This guide uses “ESOP” in the sense often intended in startup discussions—employee stock options and related nonpublic-company equity awards. A formal employee stock ownership plan is a different retirement-plan structure with different rules. The framework below is U.S.-focused and explains stock-option pricing, not a complete analysis of every ESOP plan design.

What is actually being valued?

Private-company equity discussions often collapse three different numbers into “the value of my options.” They should be kept separate because each answers a different question.

Number What it represents What it is used for
Common-stock FMV The estimated value of one share of the relevant private-company common stock on a stated valuation date. Usually the benchmark for setting an option’s exercise price in the U.S. nonpublic-stock context.
Fair value of the option The value of the contractual right to buy a share, incorporating uncertainty and the terms of the option. Financial-reporting measurement and some planning analyses; it is not the same as the share’s FMV.
Employee’s realizable proceeds What the employee might ultimately receive after vesting, exercise cost, taxes, dilution, transfer limits and a permitted sale or liquidity event. Personal financial decision-making. It cannot be inferred from a 409A figure alone.

The valuation date matters. A grant-date valuation, a later board-approved 409A valuation, a financing date and an eventual sale date are different points in time. A value that was reasonable on one date can become stale after a material financing, acquisition offer, major operating change or other event.

Why a private company can have an FMV without a quote

The Treasury and IRS regulation discussed in Internal Revenue Bulletin 2005-43 describes FMV for nonpublic stock issued to service providers as a value determined by the reasonable application of a reasonable valuation method. That is a facts-and-circumstances standard, not a one-size-fits-all equation. The regulation identifies factors that may be relevant, including assets, expected future cash flows, comparable companies or transactions, arm’s-length private transactions, control premiums and discounts for lack of marketability, and whether the method has a material economic effect elsewhere.

“Reasonable” does not mean that every method must be used or that two qualified appraisers will produce identical numbers. It means the company or its valuation adviser must select an approach that fits the business and apply it consistently and sensibly as of the valuation date. A private valuation is therefore an estimate supported by evidence and assumptions, not a hidden public-market quote.

The main valuation approaches

Income approach: discounting expected cash flows

An income approach estimates what the business is worth from the present value of expected future cash flows. The model may use revenue and expense forecasts, capital needs, growth assumptions and a discount rate reflecting risk. Early-stage companies can be especially sensitive to small changes in forecasts or risk assumptions, so the output should be read as a range or estimate tied to the assumptions, not as a guaranteed future price.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The key question is not whether a spreadsheet contains a discounted-cash-flow formula. It is whether the forecasts are supportable on the valuation date and whether the risk adjustment is appropriate for this company, its stage and its financing position.

Market approach: comparable companies and transactions

A market approach uses observable values for similar businesses or arm’s-length transactions. Useful evidence can include acquisitions, secondary transactions or financings involving genuinely comparable companies, provided differences in size, growth, risk, rights and timing are addressed.

A preferred-share financing price can inform the analysis, but it is not automatically the value of common stock. Preferred shares may have liquidation preferences, conversion rights, protective provisions or other terms that common shares do not. The transaction may also be old, negotiated under unusual conditions or limited to a different class of security.

Asset approach: tangible and intangible assets

An asset approach considers the company’s tangible and intangible assets and liabilities. It may be informative for an asset-rich or investment-oriented business, or when operating forecasts are not the best indicator of value. For a company whose worth depends mainly on growth prospects, intellectual property or a network effect, simply adding book values may not capture the economic value; the appraiser must determine whether an asset-based method is appropriate for the facts.

Class, control and marketability analysis

After estimating enterprise or equity value, the analysis must address which class of shares is being valued and what rights attach to it. Voting control, liquidation preferences, conversion terms and other rights can make one class worth more or less than another. The regulation also identifies control premiums and discounts for lack of marketability as potentially relevant factors. A private common share that cannot be freely sold may not be worth the same as an otherwise similar, readily tradable share.

How methods and evidence fit together

These approaches are not competing buttons that mechanically produce a correct answer. An appraiser weighs the quality and date of the evidence, the sensitivity of forecasts, the rights of each share class, and any control or marketability adjustments. A recent arm’s-length transaction may carry more weight than an old comparable, but only if the securities and circumstances are comparable. A detailed income model may be useful where market evidence is sparse, yet its result can move substantially when assumptions change.

Comparison point Questions to ask
Evidence quality and date How recent, independent and comparable are the transactions, company data or forecasts?
Assumptions Which revenue, margin, growth, risk and liquidity assumptions drive the result, and how sensitive is the value to changes?
Share-class rights Does the evidence concern the same class, or must preferences, conversion rights or voting control be analyzed?
Marketability and control Are discounts for restricted trading or premiums for control supported by the company’s actual rights and circumstances?
Purpose Is the number being used for an option strike price, financial reporting, a transaction, tax planning or another purpose?

Why the latest funding-round price is not automatically your share price

The amount paid in a private transaction is evidence, and the IRS’s 2024-20 bulletin discusses it as one factor in a reasonable valuation method. The explanatory material describes a proposed-regulation context and says the transaction amount, by itself, would not be enough to establish value. Treat that bulletin as proposed-rule discussion, not as a blanket final rule governing every option grant.

To use a financing price intelligently, identify the security sold, its rights, the number of shares, the financing terms, the date, and whether the buyer and seller were independent. Then compare those facts with the employee’s common shares. A preferred financing can imply a lower common-stock value after rights and marketability are considered; it can also be poor evidence if the business or market changed materially after the round.

409A valuations and option exercise prices

In startup practice, a company often obtains a valuation commonly called a “409A valuation” to support the exercise price of nonqualified or incentive stock options. The relevant IRS framework requires a reasonable method applied reasonably as of the valuation date. It does not certify that the resulting number is the price an employee will receive in a later sale.

IRS material explains that an option granted with an exercise price below grant-date FMV can be a discounted option subject to Section 409A requirements. That is why the grant-date FMV and the approved exercise price matter. The grant date, the valuation date used for that grant, the strike price and later valuations should be recorded separately.

A 409A value can become outdated. Companies generally reassess after a material event or on a regular schedule, but the governing documents and the facts determine whether a particular valuation remains usable. An employee should ask which valuation date supports the grant and whether a later event may have changed the company’s value.

Option fair value is not common-stock FMV

An option is a contingent right, not a share. Its fair value can be estimated with an option-pricing model that considers the underlying share price, exercise price, expected term, volatility, interest rates and dividend assumptions. SEC Staff Accounting Bulletin No. 107 discusses these assumptions for share-based-payment accounting. IRS Revenue Procedure 2003-68 describes a Black-Scholes-based safe-harbor option method within its own scope.

Those materials address option measurement or specified tax safe-harbor calculations; they do not turn an option-model output into a personal estimate of sale proceeds. A model can assign value to the chance that an option ends up in the money during its term, while the employee may still be unable to exercise, transfer or sell the resulting shares on favorable terms.

A practical process for an employee

You cannot calculate a defensible personal value from the headline grant size alone. Gather the documents and facts below before making an exercise decision.

  1. Identify the award. Read the grant agreement and determine whether it is an incentive stock option, nonqualified stock option, restricted stock, restricted stock unit or another instrument. “ESOP” in a conversation is not enough to identify the legal award.
  2. Record the dates. Note the grant date, vesting start date, expiration date, any valuation date cited for the exercise price and the date of the latest company valuation you are permitted to see.
  3. Calculate vested and unvested amounts. Separate vested options from unvested options and check the vesting schedule, cliff, acceleration provisions and any forfeiture rules.
  4. Confirm the strike price and exercise cost. Multiply the exercise price by the number of options you would exercise. Keep that cash requirement separate from the paper spread between the strike price and an estimated common-stock FMV.
  5. Check post-termination rules. The agreement may provide a limited exercise window after employment ends, a different period for disability or death, or special treatment in a change of control. Do not assume the standard 90-day period applies.
  6. Determine the share class and rights. Ask whether exercise produces common stock, what voting or liquidation rights attach to it, and whether preferred holders have preferences that affect a sale waterfall.
  7. Review dilution information. Look for the capitalization table or an explanation of outstanding shares, options, warrants and convertible securities. Your percentage ownership can change when new securities are issued.
  8. Check transfer restrictions and liquidity. Review company bylaws, the plan, shareholder agreements and any right of first refusal. A valuation does not create a market or a permitted buyer.
  9. Model taxes and withholding with an adviser. The tax treatment depends on award type, holding period, exercise timing, jurisdiction and other facts. Obtain individualized advice before exercising a large or concentrated position.
  10. Ask what event could provide liquidity. Determine whether the documents permit a tender offer, company repurchase, secondary sale or only a future acquisition or public offering. Treat any outcome as uncertain unless a binding transaction exists.

Information a company or appraiser needs

For a company-specific analysis, assemble at least:

  • the cap table, including each security class and outstanding options, warrants and convertibles;
  • the rights, preferences and restrictions for each class;
  • historical financial statements and current forecasts;
  • recent financings, secondary transactions, offers or other arm’s-length evidence;
  • information about debt, cash, contingent liabilities and material assets;
  • the intended valuation date and the purpose of the valuation;
  • facts about transfer restrictions, potential liquidity and any pending material event.

An independent valuation professional can select and reconcile methods, document assumptions and explain why a preferred transaction price is or is not informative. The regulation supports the need for a reasonable, supportable process; it does not endorse a particular provider or guarantee that the resulting number will match a later transaction.

Common mistakes and how to avoid them

Using the preferred round price as common FMV

Why it fails: The securities may have different rights, and the dates or transaction conditions may differ.

Better practice: Treat the round as one market input, then analyze class rights, timing, preferences and marketability.

Treating a 409A number as guaranteed cash

Why it fails: A 409A supports a tax-related exercise-price framework; it does not promise an exit price, a buyer or a distribution of proceeds.

Better practice: Keep common-stock FMV, option fair value and realizable proceeds in separate calculations.

Ignoring the valuation date

Why it fails: A later financing, loss of a major customer, regulatory event or change in forecasts can make an old estimate less relevant.

Better practice: Tie every number to its date and ask what material events occurred afterward.

Valuing the whole company but not the employee’s class

Why it fails: Enterprise value does not automatically equal the per-share value of common stock after debt, preferences, dilution and restrictions.

Better practice: Trace the analysis from enterprise value to equity value, then to the specific class and share count.

Calculating a paper spread without budgeting exercise and tax costs

Why it fails: Exercising requires cash, and tax or withholding obligations can arise even when no public market exists.

What a valuation does—and does not—tell you

A defensible private-company valuation can support an option exercise price and provide a common reference point for the company and its service providers. It can also help explain why a common share is valued differently from a preferred share.

It does not establish that you can sell the shares, that an exit will occur, that the company will repurchase them, or that the quoted FMV will equal your net proceeds. Realizable proceeds depend on vesting, exercise cost, taxes, dilution, share rights, transfer limits and an actual permitted liquidity event. Those are document-and-facts questions, not outputs that the general valuation standard answers.

When professional advice is warranted

Consult a qualified tax adviser when an exercise could create a large tax bill, when you are deciding between exercising now and waiting, or when the award type or post-termination rules are unclear. Consult a valuation professional when you are responsible for setting a company’s common-stock FMV, reviewing a report after a major event, or evaluating a complex capitalization structure. Give the adviser the grant documents and current company information; a generic online calculator cannot substitute for those facts.

The cited IRS and Treasury materials establish a framework, not an individualized appraisal. The 2005 regulation is historical regulatory material, and current codification and later guidance should be checked for the transaction and award at issue. IRS Bulletin 2024-20 contains proposed-regulation explanatory material, so its discussion should not be presented as final law in every context. SEC Staff Accounting Bulletin No. 107 is accounting guidance, not a promise about employee proceeds. IRS Revenue Procedure 2003-68 describes a specific safe-harbor option method within its stated scope, not a universal per-share valuation rule.

Frequently Asked Questions

How do I value private-company stock when there is no public share price?

Use a reasonable valuation method applied reasonably to the facts as of a stated valuation date. Depending on the company, the analysis may use income, market and asset evidence, then adjust for share-class rights, control and lack of marketability. You need company-specific documents and inputs to produce a defensible number.

Is my company’s 409A value the same as the price of my options?

No. The 409A figure generally concerns common-stock FMV used to support an exercise price. The option itself has a separate fair value, and your eventual proceeds depend on exercise, taxes, dilution, transfer limits and liquidity.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Does the latest funding-round price equal the value of my employee shares?

Not automatically. It is evidence that must be analyzed for security class, rights, timing and transaction terms. A preferred financing price may differ from common-stock FMV.

What should I look at before exercising private-company options?

Review the award type, grant and expiration dates, vested amount, strike price, exercise cost, post-termination window, share rights, dilution, transfer restrictions, tax consequences and realistic liquidity paths. Get individualized tax advice for a significant exercise.
