A margin account lets you borrow from a broker against securities in the account. That borrowing can magnify gains, but it can also produce losses larger than your original contribution, interest charges, a forced sale, and a debt that remains after the sale. The only dependable way to keep the risk within your means is to decide first whether you can tolerate those outcomes, then use the account agreement—not the broker’s advertised buying power—to set your limits.

Start with the affordability decision, not your maximum buying power

A broker may display how much you can buy with margin, but that figure is a borrowing capacity, not a safe amount to use. Before placing a margin order, ask whether each of these events would create a serious financial problem:

  • The securities fall sharply and your equity drops below the broker’s maintenance requirement.
  • The broker asks for cash or eligible securities on short notice.
  • The broker sells investments without asking which ones to sell.
  • The sale occurs after a decline, locking in a loss before a possible recovery.
  • You still owe the broker if the sale proceeds do not repay the loan and accumulated interest.

If any answer is yes, a cash account may be more appropriate. A cash account requires full payment for purchases and does not borrow from the broker for those transactions. It does not remove market risk, but it removes the margin loan and the related liquidation risk.

The SEC Office of Investor Education and Advocacy says in its June 10, 2021 bulletin, “Margin accounts can be very risky and they are not appropriate for everyone.” The bulletin is investor education: it is not a rule, regulation, or Commission statement and does not create legal obligations. Its warning is still a useful starting point for deciding whether borrowing belongs in your finances.

What a margin account is—and what it is not

Margin is a secured loan

When you buy securities on margin, the broker lends part of the purchase price. The securities and money in the account serve as collateral, and you owe the principal whether the investments rise or fall. Interest is charged on the outstanding loan. Your account equity is generally the current market value of the securities minus what you owe the broker.

A cash account uses your own funds

In a cash account, you pay the full purchase price for securities. The broker is not financing the transaction with a margin loan. A cash account can still lose value when markets fall, and other account rules can apply, but the specific risk of a margin call caused by borrowed money is absent.

Leverage changes the loss arithmetic

Borrowing means a smaller percentage move in the security produces a larger percentage move in your own equity. Interest increases the return the investment must earn just to break even. If the market moves against you, the loan balance does not fall with the security’s market value.

How equity, maintenance requirements, and calls work

Suppose securities are worth $20,000 and you owe the broker $8,000. Your equity is $12,000. If the securities fall to $15,000 while the loan remains $8,000, equity falls to $7,000 before considering additional interest or other charges. The broker compares your equity with its maintenance requirement, which is expressed as a percentage of the market value of margin securities.

If equity falls below that requirement, the firm may demand additional cash or eligible securities. That demand is commonly called a margin call. The firm may also liquidate securities to restore the required equity.

SEC illustration of a shortfall

The SEC’s 2021 illustration uses securities purchased for $16,000: the investor contributes $8,000 and borrows $8,000. After the securities fall to $12,000, a 40% maintenance requirement calls for $4,800 of equity. The investor has only $4,000 of equity ($12,000 market value minus the $8,000 loan), creating an $800 shortfall.

U.S. margin baselines and why your broker can require more

The figures below are U.S. regulatory baselines summarized by the SEC Office of Investor Education and Advocacy in 2021. They are not promises that every account will use those terms. A firm can impose stricter requirements, and requirements may vary by security.

Requirement Baseline described by the SEC What can differ at your firm
Minimum margin to open an account At least $2,000 or 100% of the purchase price of margin securities, whichever is less, under the FINRA rule summarized by the SEC The firm may require more.
Initial margin Regulation T permits borrowing up to 50% of the purchase price of margin securities The firm may require a larger contribution.
Maintenance margin FINRA minimum of 25% of the total market value of margin securities The SEC says many firms require 30% to 40%, sometimes higher depending on the security.

These numbers should be treated as floors or examples, not as a personal risk limit. A security with a higher house requirement can generate a call even when an account appears to satisfy a lower regulatory percentage. A broker can also change its house requirements under the terms of the agreement.

Read the margin agreement before borrowing

The agreement is the controlling description of your relationship with the broker. Do not rely on a trading screen that shows buying power without reading the contract and current disclosures. Confirm each item below in writing or with a representative:

  • Interest rate: Identify the current rate, whether it is variable, and the circumstances under which it can change.
  • Interest calculation: Ask how interest accrues, when it is posted, and whether the calculation uses daily balances or another method.
  • Repayment obligation: Understand that you owe the loan even if the securities lose most or all of their value.
  • Collateral: Identify which assets can secure the loan and whether the broker can use other securities or cash in the account.
  • Maintenance requirements: Check the percentage for each security you intend to hold, including any higher house requirement.
  • Requirement changes: Find the clause allowing the firm to raise requirements and learn how changes are communicated.
  • Liquidation authority: Read whether the firm may sell securities without consulting you, select which securities to sell, and act without advance notice.
  • Call timing: Ask whether any stated period to meet a call is discretionary and whether the firm may sell before that period expires.
  • Cash and margin netting: Ask whether positive cash balances and margin debits are netted when interest is calculated.

The SEC’s April 7, 2022 bulletin on margin interest specifically recommends asking about the rate, calculation method, and netting of balances. Terms differ among brokers, so a comparison is meaningful only when it uses the agreements currently offered by the firms you are considering.

Set a risk limit that reflects your finances

No official source establishes a universal “safe” borrowing percentage, and there is no formula that makes leverage safe for every investor. Instead, translate the loan into possible dollar outcomes that you could actually fund.

Test a decline before placing the trade

  1. Write down the total market value you would hold, the amount you would borrow, and the cash or securities you would keep outside the position.
  2. Model a substantial decline, not just the small movement that would leave you comfortable. Recalculate equity as market value minus the loan balance.
  3. Compare the resulting equity with the broker’s stated maintenance requirement for each holding.
  4. Estimate how much cash or eligible securities you could deliver on short notice without missing rent, debt payments, taxes, emergency expenses, or other obligations.
  5. Include interest in the break-even calculation. A position must rise enough to cover both the market loss and the financing cost before your equity recovers.

If the modeled call would force you to use essential money, sell another investment at an unsuitable time, or borrow elsewhere, the position is larger than your finances can absorb. Reducing the loan or using a cash account is the conservative response; the source material does not support a single numeric limit that can be called safe for everyone.

Keep a written borrowing policy

Record the maximum dollar loan you are willing to carry, the securities you will not finance, and the conditions under which you will repay. Include a rule for reviewing the account when the broker changes a maintenance requirement or interest rate. A written policy helps prevent a temporary market rally from turning into permission to borrow more.

Understand a margin call before one occurs

A call is not a guaranteed warning period

A margin call can require more cash or eligible securities when the account falls below the firm’s requirement. Investor.gov and the SEC warn that the broker may sell securities without consulting you. The firm may choose which holdings to sell, and it may act before any stated deadline to meet the call. A call therefore is not a dependable grace period or an opportunity to negotiate which position is liquidated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What happens if you cannot meet the call

If you cannot provide the required funds or securities, the broker can liquidate enough assets to restore its required equity. The sale may occur after a decline, so it can lock in losses and remove your ability to participate in a later recovery. If the proceeds are insufficient to repay the loan and accrued interest, you remain responsible for the debt. Contact the broker immediately to learn the exact amount due and available payment methods; do not assume that waiting will preserve your choices.

Why the broker’s sale is not a customer safety service

Liquidation protects the firm’s collateral position and its ability to recover the loan. It is not a promise to sell at a favorable price, preserve your preferred asset allocation, or limit your loss. The broker can sell a different security than the one that caused the shortfall and can act quickly in a moving market.

Interest can turn a modest trade into an expensive one

Margin interest is a direct expense. It reduces returns when a position rises and deepens losses when a position is flat or falling. A position that appears profitable before financing costs may be unprofitable after interest.

Rates, calculation methods, posting schedules, and policies for netting cash against margin debits differ by broker and can change. Ask the firm to show how a representative daily balance would accrue interest, then read the agreement for the legal terms. Do not compare advertised rates without checking whether the same balance tiers, calculation method, and update date apply.

A cautious process for placing a margin trade

  1. Confirm the account type. Verify that the account is margin-enabled and understand whether the order would create a debit balance.
  2. Read the current agreement. Locate the interest, collateral, maintenance, change-in-requirement, call, and liquidation clauses.
  3. Check the security’s requirement. Use the broker’s current requirement for that specific security rather than the general regulatory minimum.
  4. Calculate the proposed loan. Record the purchase value, your contribution, the borrowed amount, and the resulting equity.
  5. Run decline scenarios. Recalculate equity after large price declines and include interest that would accrue during the holding period.
  6. Reserve call funding. Identify liquid, nonessential funds or eligible securities that could be delivered without endangering household obligations.
  7. Place the order only if the result is affordable. If the scenarios create a financial emergency, reduce the loan or pay in full from a cash account.
  8. Monitor both price and rules. Check market value, debit balance, accrued interest, and the firm’s maintenance percentage; a price that is unchanged does not protect you from a requirement increase.
  9. Reassess after every change. Review the position if you add collateral, transfer assets, the broker changes terms, or your personal cash needs change.

How to compare margin accounts

If you are choosing between two brokerage accounts, compare the documents rather than a single headline rate. The following categories can materially change your risk:

Comparison point Questions to answer
Interest What rate applies now? Is it variable? How is interest calculated and posted?
Maintenance What percentage applies to each security, and can the firm impose higher or security-specific requirements?
Requirement changes What contract language permits a change, and how will the firm notify you?
Liquidation rights Can the broker sell without consulting you, choose the securities, or sell before a stated call period ends?
Netting Are cash balances netted against margin debits for interest and equity calculations?
Call procedures Which communication channels are used, and is any response period discretionary?

Verify every answer in the current agreement or directly with the broker. A comparison made from an older webpage, a promotional buying-power figure, or another investor’s experience may not describe your account.

Common assumptions that make margin risk unaffordable

“The broker will call me first.”

Not necessarily. The firm may liquidate without advance notice or consultation, and it may act before a stated deadline.

“Only the new purchase can be sold.”

Not necessarily. The broker may choose which securities to sell under the agreement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“The regulatory 25% requirement is my requirement.”

Not necessarily. The 25% figure is a FINRA minimum summarized by the SEC. Many firms require 30% to 40% or more, and a particular security can have a higher requirement.

“A market recovery will fix the position.”

Not if the broker sells first. Forced liquidation can lock in a loss and leave less capital available for any later recovery.

“A profitable position makes the interest irrelevant.”

Interest is charged regardless of whether the gain feels large enough. Include it when judging the actual return and break-even point.

Questions to ask the broker before enabling margin

  • What is the current interest rate for the balance I expect to carry, and how can it change?
  • How is interest calculated each day, and are cash balances netted against the debit?
  • What maintenance percentage applies to each security I plan to hold?
  • Can you raise that requirement without advance notice, and where is that authority in the agreement?
  • Can you liquidate without contacting me, and can you choose any security in the account?
  • If you give a deadline to meet a call, may you sell before the deadline?
  • What exact amount would I owe if the securities were sold after a large decline?
  • Which assets are eligible to satisfy a call, and how quickly must they be delivered?

Write down the answers and the date you received them. Terms can change, so repeat the review when the broker sends an amended agreement or when your holdings change.

When a cash account is the better tool

Choose a cash account when a forced sale, a short-notice funding request, or a debt larger than your initial contribution would interfere with essential expenses or your investment plan. Paying in full does not guarantee a profit or prevent a market decline, but it avoids borrowing interest and the specific margin-call and liquidation rights attached to the loan.

Investors who need an individualized assessment of whether borrowing fits their income, assets, obligations, time horizon, and risk capacity should seek advice from a qualified financial professional. A general educational article cannot determine an appropriate loan size for a particular person.
