Underwrite the property you can document today, then prove that your price and financing survive a separately modeled downside period. Reconcile the rent roll to collected cash, concessions, delinquency, unit availability and lease expirations; investigate the submarket’s supply and absorption; build current, supportable-base and downside cases; value the asset without capitalizing a distressed year as if it were stabilized; and size debt against the weakest credible cash flow, not the pro forma.

The decision is property-specific. National rent or occupancy headlines cannot replace the subject’s effective rent, economic occupancy, turn time, bad debt, expense load, capital needs and actual competition. A purchase can work in a weak leasing cycle only when the basis, liquidity and recovery assumptions remain defensible under adverse conditions.

What falling rents and occupancy change in an apartment underwriting

A weakening leasing cycle creates two separate risks. Operating income can decline because fewer units are occupied, effective rents are lower, concessions are larger or collections deteriorate. At the same time, value can fall because buyers apply a higher risk-adjusted capitalization rate to less certain income. Lower income also reduces the property’s debt-service capacity, so value, leverage and liquidity must be tested together.

  • Physical occupancy is the percentage of units occupied. It can look healthy while vacant units are being offered with heavy concessions or while residents are not paying in full.
  • Economic occupancy reflects the rent actually collected relative to potential rent after vacancy, concessions, delinquency and bad debt. It is the more useful measure of cash generation.
  • Asking rent is an advertised price. Effective rent removes free-rent periods, discounts and other concessions and should be reconciled to signed leases and collections.
  • In-place NOI describes current operations. Stabilized NOI is a forward estimate at normal occupancy and rental rates, supported by a credible path and a reasonable time period.

Federal supervisory guidance says, “The direct capitalization technique is not an appropriate valuation technique for troubled real estate since income generated by the property is not at normal or stabilized levels.” That warning is central when a property is leasing below its historical performance.

Step 1: Reconstruct the property’s actual operating picture

Do not begin with a broker pro forma. Build an operating history from primary property records and reconcile every material line to cash evidence where available.

Documents and reconciliations to obtain

  • The current unit-by-unit rent roll, including lease start and end dates, base rent, fees, concessions, deposits, notice status and vacant-ready, vacant-not-ready or down units.
  • Executed leases, renewal offers, signed applications and recent move-in files so that quoted rents can be compared with signed effective rents.
  • Trailing monthly operating statements, general-ledger detail and bank or collection reports where available.
  • Accounts-receivable aging, delinquency, write-offs, payment plans and bad-debt history.
  • At least several months of move-outs, move-ins, renewals, notices, turn costs and days vacant, with reasons for leaving.
  • Concession schedules by lease and month. A concession recorded as a marketing expense should still reduce effective rental income in the economic analysis.
  • Tax bills, insurance declarations and renewal quotes, utility invoices, payroll, management contracts, repairs, service contracts, reserve spending and planned capital work.

Confirm whether reported occupancy is physical or economic. Recalculate potential rent, vacancy, concessions, credit loss and other income from the unit detail. Reconcile the result to collected cash and the operating statement. A persistent gap may indicate unrecorded delinquency, free rent, move-in specials, billing leakage or an overly optimistic rent roll.

Property-level questions that expose weak assumptions

  • How many units are technically occupied but more than 30, 60 or 90 days delinquent?
  • What share of current leases includes free rent, waived fees, gift cards, reduced deposits or renewal incentives?
  • Are vacant units market-ready, under renovation, held for a known tenant or unavailable because of damage?
  • What percentage of leases expires in each quarter, and how does that schedule line up with new deliveries nearby?
  • Are renewal rents being accepted below asking rents? Compare renewal offers, executed renewals and actual collections rather than relying on advertised rates.
  • How long does each unit type remain vacant, and what is the all-in turn cost before it can be leased?
  • Are bad debt and concessions rising faster than physical vacancy?

Interagency policy identifies current and projected vacancy, lease terms, rental rates, sales prices including concessions and operating expenses as market factors lenders should monitor. Use those categories as a minimum data set, but make the analysis specific to this asset.

Step 2: Diagnose the submarket’s demand and supply problem

Determine whether weak performance is caused by the property, its vintage or unit mix, a temporary supply wave, or a broader demand problem. A stable asking-rent index does not prove that this building can raise rents or fill units.

Map competitive supply

Inventory properties that compete for the same renter, not merely every apartment in a broad metropolitan area. Record unit type, size, age, renovation level, amenities, effective rents, concessions, occupancy, lease-up stage and distance. Identify projects under construction, approved projects likely to start and recently delivered communities. For each delivery, estimate the units still being absorbed and the period during which it will compete directly with the subject.

Measure absorption and vacancy direction

Review current and projected vacancy, construction and absorption. Compare the pace of lease-up at new properties with the subject’s move-ins, renewals and days vacant. Ask whether concessions are spreading from new construction into older stock. A temporary supply overhang may clear, but the underwriting should show evidence for the timing rather than assume it disappears by the planned sale or refinance.

Test demand quality

Examine population and employment trends relevant to the renter segment, including major employers, industry concentration, wage levels, household formation and commuting patterns. Economic diversification matters: a market dependent on one employer or industry can deteriorate faster than a diversified one. Separate a loss of demand from a mismatch in unit sizes, finishes, parking, services or pricing.

The interagency guidance lists population and employment trends, economic diversification, construction and absorption among the considerations for real-estate credit. Use local, dated evidence and state the geography and renter segment for every market assumption.

Step 3: Build operating scenarios that show duration and cash needs

Prepare at least three cases. Keep the assumptions visible so an investment committee can see which changes drive the result.

Case Purpose Operating assumptions Required evidence Decision use
Current / in-place Describe the property now Actual signed rents, collections, physical and economic occupancy, concessions, delinquency and current expenses Rent roll, leases, collections and trailing statements reconciled to one another Establishes the cash flow supporting ownership at closing
Supportable base Model a reasonable path under identified conditions Explicit lease-up or renewal assumptions, realistic effective-rent changes, normalizing concessions and expense growth tied to local evidence Comparable executed leases, observed absorption, supply timing and documented expense contracts Tests whether the business plan is achievable without heroic growth
Downside Expose the failure point Longer vacancy, weaker effective rents, higher concessions and bad debt, expense pressure, delayed recovery and less favorable financing or exit terms Stress levels and duration derived from the subject’s history, comparable properties and lender conditions Sets required equity, reserves, maximum price and walk-away conditions

Do not import arbitrary shock percentages simply because they are common in a spreadsheet template. The Interagency Guidelines on Policies call for sensitivity and risk analysis for changes such as interest rates, vacancy and operating expenses, but they do not prescribe universal shocks. Set the magnitude and duration from comparable local evidence and the actual property.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Stress every operating line

  • Effective rent: model signed rents, renewal spreads and the effect of free-rent periods or discounts. Keep asking rents separate from achieved rents.
  • Vacancy and credit loss: use both physical vacancy and economic loss. Extend the assumed vacancy duration when the supply pipeline indicates slower lease-up.
  • Concessions: show them as a direct reduction to rental income or in a clearly reconciled line so they cannot disappear inside marketing expenses.
  • Other income: test parking, utility reimbursements, fees and ancillary income for collection rates and regulatory or competitive limits.
  • Taxes and insurance: use current bills and credible renewal or reassessment assumptions. Identify any post-sale reset or policy change.
  • Payroll, repairs and utilities: model contracts, wage pressure, consumption and deferred maintenance rather than applying one blanket expense ratio.
  • Management and reserves: include market management costs and recurring reserves even if the seller has historically under-spent.
  • Capital needs: schedule roofs, exteriors, mechanical systems, interiors and life-safety work separately from NOI, then fund them in the cash plan.

For each case, show the months or years of weak performance, cumulative operating deficit, required reserve, peak equity funding and the earliest date at which recovery is assumed. A base case without a duration is not a recovery plan.

Step 4: Value current and stabilized conditions honestly

Present current NOI and normalized or stabilized NOI in separate columns. Every adjustment from one to the other should identify its source, timing and probability. Do not capitalize a theoretical stabilized rent roll as if it were collected today.

Choose a valuation method that matches the problem

Situation Appropriate emphasis Key discipline
Income is near normal and supported by leases Direct capitalization, supported by comparable sales and market cap-rate evidence Use a normalized NOI that reflects ordinary occupancy, rents, concessions and expenses
Income is materially below normal or the property is troubled Discounted cash flow through the recovery period, then a terminal capitalization rate for reversion Discount the path to stabilization; do not apply one cap rate to a distressed year
Recovery timing is uncertain Scenario-weighted cash flows and sensitivity to recovery date, exit NOI and terminal cap rate Show how value changes if lease-up takes longer or the exit market is weaker

Federal supervisory guidance describes stabilized income as NOI at normal occupancy and rental rates. For troubled real estate, it recommends discounting the period required to reach full income potential and then applying a terminal cap rate to the reversion. Validate cap-rate assumptions against comparable sales and adjust for location, building characteristics, financing and special rental arrangements. A transaction cap rate from a superior, fully leased property is not automatically applicable to a distressed subject.

Separate value sensitivity from operating sensitivity

Build a matrix showing the effect of lower NOI and higher cap rates. For a direct-capitalization check, the relationship is value = NOI ÷ cap rate; a lower NOI and a higher rate reduce value simultaneously. In a recovery model, discount each year’s cash flow and the terminal value rather than hiding the timing in a single stabilized figure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not insert a national vacancy, rent-growth or cap-rate statistic without a dated original source and a clear geographic and asset-class fit. No nationwide statistic can substitute for comparable sales and lease evidence for the subject property.

Step 5: Size price and debt to survive the downside

Value and debt capacity are separate tests with linked consequences. A lower NOI reduces debt-service coverage and debt yield; a higher appropriate cap rate lowers collateral value and can increase loan-to-value. Evaluate both for every scenario.

Core calculations

  • Debt-service coverage ratio (DSCR): NOI ÷ annual debt service. Calculate it from each scenario’s NOI, not only from a stabilized pro forma.
  • Debt yield: NOI ÷ loan amount. If a lender uses it, show the result under current and downside NOI.
  • Loan-to-value (LTV): loan amount ÷ value. Recalculate value with weaker NOI and a less favorable cap rate.
  • Cash-on-cash requirement: identify equity contributions and distributions after debt service, reserves and capital spending.
  • Peak liquidity need: total the operating deficit, planned capital work, tenant improvements, leasing commissions and required reserves before recovery.

Do not treat one DSCR, LTV or debt-yield hurdle as universal. Lender program, asset type, geography, borrower strength, recourse, amortization and market conditions change the appropriate limits. The Interagency Guidelines emphasize that prudently underwritten real-estate loans should reflect all relevant credit factors, including property income, collateral value, borrower credit, invested equity and secondary repayment sources.

Stress the loan, not just the property

  • Model the actual amortizing debt service, interest-rate structure, maturity and extension conditions in the proposed loan.
  • Test a refinance at maturity using a lower NOI, a higher interest rate if applicable, a higher cap rate and lender proceeds constrained by both DSCR and LTV.
  • Show the effect of interest-only expiration, amortization changes, rate caps, hedging costs, reserves and replacement financing fees.
  • Model a sale under weaker NOI and a less favorable exit cap rate, including selling costs and any prepayment or defeasance obligation.
  • Identify whether sponsor liquidity can cover shortfalls without assuming a favorable refinance or immediate capital call from outside investors.

Fannie Mae issued temporary inflation-related guidance in 2023 that urged scrutiny of income, expense and cap-rate assumptions during volatility; that supplement was retired in November 2024 and is historical context, not current binding policy. Current lender requirements and loan documents control the financing analysis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 6: Turn the downside case into a bid and a walk-away decision

Translate the scenario outputs into three negotiated items: maximum price, required reserves and conditions that terminate the deal. A lower acquisition basis can compensate for a weak leasing period, but only if the operating deficit and capital work are fundable.

Set the maximum price

Derive the price from the return and liquidity requirements under the selected downside case, not from the seller’s stabilized pro forma. Include purchase costs, immediate repairs, lease-up costs, reserves, financing fees and the equity needed before recovery. If the price only works when occupancy returns immediately, concessions vanish, rents grow rapidly and the exit cap rate compresses, the required assumptions are not a defensible base case.

Specify reserve and closing protections

  • Require a funded operating-reserve amount sized to the modeled peak deficit, with an additional cushion for identified capital work.
  • Use diligence and closing conditions tied to rent-roll accuracy, delinquency, concessions, occupancy, material leases, insurance and taxes.
  • Obtain updated construction, absorption and competitor information if the transaction timeline is long enough for market conditions to change.
  • Make the financing contingency reflect the downside DSCR and LTV, not merely approval of a loan based on the seller’s numbers.

Write explicit walk-away conditions

  • The downside case requires sponsor liquidity beyond the amount available or depends on an uncommitted future capital source.
  • Collections, concessions or delinquency cannot be reconciled to the reported rent roll and statements.
  • New supply, weak absorption or employer concentration makes the assumed recovery date unsupported.
  • The loan fails maturity or refinance tests without a favorable rate, cap-rate compression or immediate full occupancy.
  • Required capital work, insurance or tax exposure is unknown enough that the reserve cannot be sized credibly.

How to compare two apartment acquisitions or financing offers

Compare like with like: same submarket, renter segment, unit mix, vintage, lease terms and reporting period. A lower asking price is not necessarily cheaper if collections, concessions, capital needs or debt terms are worse.

Comparison axis Questions to answer
Effective in-place rent and collections What is signed, what is collected and what is lost to concessions or bad debt?
Physical and economic occupancy How much of the occupied count produces cash, and how long are vacant units unavailable?
Lease rollover When do leases expire, what are renewal outcomes and how concentrated is the exposure?
Submarket deliveries and absorption How many competing units are coming, and is demand absorbing them?
Controllable and fixed expenses Which costs can management change, and which are exposed to taxes, insurance, utilities or contracts?
Current versus stabilized NOI What evidence supports each adjustment, and how long does stabilization take?
Cap-rate and valuation sensitivity What happens to value when NOI falls and the appropriate cap rate rises?
Debt-service and refinance resilience Does the loan pass downside DSCR, LTV and maturity tests?
Sponsor liquidity and capital needs Can equity fund the peak deficit, reserves, tenant work and major repairs?

Assuming a temporary supply wave will clear on schedule

Problem: Lease-up can take longer than the planned refinance or sale. Correction: map deliveries and absorption, extend the weak period in the downside case and fund the resulting deficit.

Capitalizing a distressed year

Problem: Dividing a depressed NOI by a market cap rate can understate or misstate value when income is abnormal. Correction: discount the recovery path and use a supported terminal cap rate.

Mixing operating and financing assumptions

Problem: A property may appear viable only because a refinance is assumed before cash flow recovers. Correction: run the operating downside first, then test debt service, maturity proceeds and refinance terms against it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Applying a universal lender hurdle

Problem: DSCR, LTV and debt-yield requirements vary by lender, asset, geography and borrower. Correction: use the actual term sheet and show sensitivity around its assumptions.

Ignoring sponsor liquidity

Problem: A paper-positive deal can fail when reserves, repairs and lease-up costs arrive together. Correction: calculate peak cash need and verify liquid sources before closing.

Hiding capital needs inside operating expenses

Problem: Deferred repairs make historical NOI look stronger while creating near-term cash calls. Correction: inspect the physical plant, schedule capital work and keep reserves outside NOI.

A practical underwriting checklist before signing

  1. Reconcile the current rent roll, executed leases, collections, delinquency, concessions, vacancy and unit status.
  2. Rebuild trailing NOI from source statements and verify taxes, insurance, utilities, payroll, management, repairs, reserves and capital needs.
  3. Define the competitive submarket and document deliveries, lease-up, absorption, employment, population and economic diversification.
  4. Separate current, supportable-base and downside cases; state the assumptions and duration for each.
  5. Value current and stabilized conditions separately, using a discounted recovery path when income is troubled.
  6. Test debt service, debt yield, LTV, maturity, refinancing and sale proceeds under the downside case.
  7. Quantify peak equity and reserve requirements, then confirm sponsor liquidity and secondary repayment sources.
  8. Set the maximum price and written walk-away conditions before negotiating against the seller’s pro forma.

Bottom line

An apartment acquisition during falling rents and occupancy is investable only when the documented in-place economics, submarket evidence, recovery timeline, valuation method and financing all agree. Treat current cash flow and stabilization as different states; stress rent, occupancy, concessions, expenses, rates and exit value together; and make the purchase price low enough that available equity can carry the property through the downside. If the return depends on an immediate rebound or a frictionless refinance, the underwriting is describing a hope rather than a resilient acquisition.
