An AI startup has a sustainable business model when customers repeatedly receive a measurable outcome, renew or expand at a price that covers the complete cost of delivering that outcome, and the company can defend its position as models, vendors and competitors change. The test is stricter than asking whether revenue or annual recurring revenue (ARR) is growing: you must connect retention, usage, pricing, inference and service costs, cash consumption, and defensibility.

What “sustainable” means for an AI startup

Sustainability is a chain, not a single metric:

  • Customer value: the product completes a recurring job or improves a measurable business result.
  • Revenue quality: customers pay for production use, renew, and expand without permanent discounts or subsidies.
  • Contribution margin: revenue left after all costs required to serve that customer can support sales, research, administration and future growth.
  • Capital efficiency: the company can reach its next operating milestone without repeatedly raising money simply to fund usage.
  • Defensibility: a provider, customer, open-source project or better-funded rival cannot quickly copy or bypass the product.

AI delivery makes the accounting more demanding than traditional subscription software. Model calls, GPU or cloud capacity, retrieval, storage, evaluations, monitoring, human review, labeling, retraining, support and quality failures can all rise with usage. Andreessen Horowitz describes AI companies as increasingly combining software and services. A sustainable assessment therefore uses fully loaded delivery costs rather than a software-only hosting estimate.

1. Verify the customer outcome and the quality of revenue

Name the job the product completes

Ask the company to describe the customer’s job in operational terms, not as a model capability. “Generates text” is not a job; “reduces the time to resolve a support case while maintaining the required quality score” is. A useful job statement identifies:

  • the user and economic buyer;
  • the workflow step being changed;
  • the baseline cost, time, error rate or risk;
  • the measurable result after deployment; and
  • how often the job recurs.

Request before-and-after measurements from production accounts. If the claimed benefit is faster work, establish whether the customer actually redeployed the saved capacity. If it is higher conversion, verify the measurement window and control group. If it is risk reduction, identify the incidents or audit findings that changed.

Separate production contracts from pilots

Reconcile reported ARR to signed contracts, invoices, collected cash, actual usage, renewals, expansions, discounts, credits and refunds. Classify every account as a paid production deployment, a paid pilot, a free trial, a design partner or subsidized usage. A large pilot pipeline can create an impressive forecast while contributing little durable revenue.

Inspect concentration as well as the total. Calculate the share of ARR and gross profit from the largest customer, the largest industry and the largest channel. Ask what happens if the largest account does not renew, reduces usage or negotiates a lower price. A sustainable model should survive a realistic concentration shock without an emergency financing round.

Check whether the buyer can keep paying

Map the budget owner and the purchasing event. Products paid from a recurring operating budget are usually easier to renew than experiments funded from a temporary innovation allocation, but the distinction must be verified account by account. Ask what internal approval, security review or procurement condition must be met before expansion, and whether those conditions have been completed for the current customer base.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Use retention and engagement to distinguish value from novelty

ARR growth alone is not proof of durability. Bessemer Venture Partners states in The State of AI 2025: “Topline ARR, of course, doesn’t always guarantee a healthy business. Sustainable growth depends on strong retention, engagement, and capital efficiency.”

Metrics to request by cohort

  • Logo retention: the percentage of customers remaining after a defined period.
  • Gross revenue retention (GRR): recurring revenue retained before expansion, including downgrades and churn.
  • Net revenue retention (NRR): starting recurring revenue plus expansion, less contraction and churn.
  • Cohort expansion: whether customers acquired in the same period spend more over time.
  • Usage frequency: completed tasks, active users, workflow coverage and the percentage of licensed capacity actually used.
  • Time-to-value: the time from contract signature to a verified production result.
  • Task completion and acceptance: how often outputs are accepted, edited, escalated or rejected.

Review these measures by customer cohort and use case, not only as company-wide averages. Interview customers that churned, downgraded or stopped using the product. Determine whether usage fell because the underlying job disappeared, quality was inadequate, a budget ended or a cheaper substitute became available. A launch spike followed by declining weekly use is evidence of novelty, not product-market fit.

Look for expansion that follows value

Healthy expansion has a traceable cause: more users, more workflows, higher service levels or a broader business unit adopting the product. Expansion created only by temporary credits, forced minimums or price increases without additional value is less durable. Compare expansion cohorts with support volume and quality metrics; an account that doubles spend while requiring disproportionate human intervention may be unprofitable growth.

3. Calculate fully loaded unit economics

Choose a unit that corresponds to customer value: a customer-month, completed task, processed document, accepted outcome, token or workflow run. Then calculate revenue and cost for that same unit. A simplified contribution calculation is:

Contribution per unit = realized revenue − model and infrastructure costs − data and retrieval costs − evaluation and monitoring − human review and support − servicing, refunds and quality-failure costs.

Costs that are often omitted

  • model or API charges, including input and output tokens;
  • reserved or on-demand GPU and cloud capacity;
  • vector databases, retrieval, storage, data transfer and backups;
  • offline and online evaluations, safety checks and observability;
  • human review, exception handling, labeling and customer-specific configuration;
  • retraining, fine-tuning, prompt maintenance and regression testing;
  • support and technical account management attributable to the deployment;
  • refunds, service credits, failed jobs and rework caused by poor output quality; and
  • sales or implementation effort when it scales with each customer rather than with the whole company.

Keep company-level research and general administration separate from contribution margin, but do not hide recurring delivery labor in those overhead lines. If an account needs a dedicated engineer or a review team, that cost belongs in the account’s economics.

Measure inference by value, not only by tokens

McKinsey identifies cost per token and energy per token as defining measures of sustainable inference at scale. Token cost is necessary but insufficient: connect it to accepted outcomes. A workflow that uses fewer tokens but needs extensive human correction may cost more per successful result than a longer, more reliable workflow.

Track at least:

  • input and output tokens per completed task;
  • model calls and agent steps per accepted outcome;
  • latency and retry rates;
  • acceptance, escalation and correction rates;
  • energy or compute consumption where the company can measure it; and
  • contribution margin by customer and use case.

Stress-test the model

Recalculate margins under longer prompts, more agent steps, higher reliability requirements, peak demand, a quality regression that increases review, and a change in provider pricing. Include a fallback model or hosting path and the engineering work required to switch. An “unlimited” plan is sustainable only if observed usage is bounded, abuse controls are effective and the price still covers a high-usage customer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Test whether pricing captures the value created

Compare the pricing method with the customer’s economic benefit:

Pricing method Works best when Primary risk to test
Seat-based Value rises with the number of users and usage is relatively predictable. Heavy users consume far more inference than light users while paying the same amount.
Usage-based Usage is measurable and customers can connect volume to value. Revenue grows with low-value or failed calls while infrastructure costs grow faster.
Outcome-based The accepted result and its business impact can be verified. Disputes over attribution, quality and the definition of a successful outcome.
Hybrid A base commitment funds access and variable usage reflects demand. Complex bills, hidden limits or discounts that conceal unprofitable segments.

NVIDIA’s tokenomics framework treats token utility, demand, supply and monetization as interdependent: supply decisions affect margins, demand forecasts determine infrastructure needs and token utility sets the ceiling on what can be charged. Apply that logic to any AI product. If customers cannot explain why an additional unit is worth paying for, volume alone will not create a durable model.

5. Interpret margin and productivity benchmarks correctly

Published figures are comparison points, not universal targets. Andreessen Horowitz reported in 2020 that many AI companies showed gross margins of 50–60%, compared with 60–80% or higher for comparable SaaS, and that some AI companies spent 25% or more of revenue on cloud resources. The same analysis reported more than 300,000 times growth in the compute resources required to train state-of-the-art models since 2012. These figures are historical context; current model prices, architectures and vendor terms can differ materially.

Surveyed archetype or observation Reported figure How to use it
AI companies, Andreessen Horowitz (2020) 50–60% gross margin Evidence that AI delivery has often carried heavier variable costs than conventional SaaS.
Comparable SaaS, Andreessen Horowitz (2020) 60–80%+ gross margin Historical software comparison, not a required target for every AI product.
Some AI companies, Andreessen Horowitz (2020) 25% or more of revenue spent on cloud resources Reminder to reconcile cloud spend with revenue and usage growth.
Bessemer “Supernovas,” 2025 About $40 million year-one ARR; $125 million year-two ARR; about 25% average gross margin; $1.13 million ARR per FTE A high-growth, thin-margin comparison cohort; not a universal benchmark.
Bessemer “Shooting Stars,” 2025 About 60% average gross margin; approximately $164,000 ARR per FTE A more margin-oriented comparison cohort; not a universal benchmark.

Bessemer characterizes “Shooting Stars” by product-market fit, retention and expansion, while “Supernovas” often trade distribution for profit. The contrast shows why growth rate should be read alongside gross margin, ARR per employee and retention. A company can be attractive with lower margins during a deliberate investment phase, but it must explain what operational change will improve those margins and when.

6. Examine capital efficiency and operating leverage

Request a monthly bridge from beginning cash to ending cash and connect it to bookings, ARR, gross margin and headcount. Track:

  • Burn multiple: net cash burned divided by net new ARR or another clearly defined growth measure.
  • Runway: months until cash is exhausted under the base case and downside cases.
  • Payback period: months of gross profit needed to recover customer acquisition and implementation costs.
  • ARR per FTE: useful only when compared with margin, stage and service intensity.
  • Gross-margin trend: whether each cohort becomes cheaper to serve as volume grows.
  • Contribution margin: whether incremental revenue funds incremental delivery and acquisition.
  • Capital required for the next milestone: the cash needed to reach a defined product, revenue or regulatory target.

Ask whether growth creates operating leverage. If every new customer requires another reviewer, solutions engineer and custom integration, revenue may be scaling services rather than software. That can still be a valid business, but the company should price and staff it as a service business instead of presenting software-like margins.

7. Map the moat and the risk of disintermediation

Owning or fine-tuning a model is not, by itself, a durable advantage. Draw a 12–24-month threat map and ask what each party could copy or bypass:

  • Foundation-model provider: could a new native feature absorb the workflow?
  • Customer: could the customer build an adequate internal version using its own data and staff?
  • Competitor: can a rival reproduce the interface and prompts with a similar model?
  • Open-source ecosystem: can a capable model remove the current cost or quality advantage?

Then identify assets that remain valuable if the underlying model changes:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • rights to proprietary, high-quality or governed data;
  • deep workflow integration and accumulated customer configuration;
  • domain-specific evaluations, feedback loops and quality datasets;
  • regulatory approvals, audit trails or security controls that take time to reproduce;
  • switching costs created by reliable integrations and embedded processes;
  • distribution access that is difficult for a model provider to reach; and
  • network effects or a learning system that improves faster with each deployment.

KPMG frames the diligence question as: “Has the target adopted AI?” is less useful than asking whether AI strengthens or erodes pricing power, cost structure, retention and future cash flows. Apply the same test to an AI startup’s own product. If a cheaper model lowers the company’s costs but also removes its differentiation, the net effect may be negative.

8. Investigate provider dependency, governance and resilience

Document every critical model, cloud, data and observability dependency. For each vendor, record the contract terms, rate limits, data-use permissions, service-level commitments, portability, migration effort and fallback quality. KPMG identifies third-party AI dependencies and vendor concentration as business risks; a UK government study also reports concern among businesses about dependence on foreign cloud and large-language-model infrastructure.

Run explicit downside scenarios

  • Model or cloud prices rise by a material percentage.
  • A provider outage lasts longer than the stated service commitment.
  • Output quality regresses and human review doubles.
  • Sales cycles lengthen and new bookings arrive later than planned.
  • The largest customer leaves or cuts usage.
  • External capital is unavailable for the next 12–18 months.
  • A regulation, security incident or data-rights dispute blocks a major use case.

For each case, require a quantified effect on gross margin, cash runway, service quality and customer retention, followed by a specific response: model substitution, workload throttling, price changes, staffing changes, product removal or fundraising. A sustainable company knows how long it can operate while executing that response.

Check governance as an economic issue

Security reviews, privacy controls, auditability and data provenance are not only compliance matters. They determine sales-cycle length, addressable customers, insurance cost and the ability to renew regulated accounts. Ask who can approve a model change, how regressions are detected, how customer data is isolated and what evidence is retained for an audit.

9. A practical diligence process

  1. Write the value hypothesis. State the recurring job, buyer, measurable result and frequency of use in one page.
  2. Reconcile revenue. Tie ARR to contracts, invoices, collections, usage, renewals, expansion, discounts and credits.
  3. Build cohort views. Calculate logo retention, GRR, NRR, usage and time-to-value by acquisition period and use case.
  4. Choose the unit of value. Use a task, accepted outcome, customer-month or another unit the buyer recognizes.
  5. Load every delivery cost. Include inference, cloud, retrieval, storage, evaluations, monitoring, support, human review, retraining, servicing and quality failures.
  6. Stress-test unit economics. Model heavier usage, longer prompts, more agent steps, provider price changes, outages and higher review rates.
  7. Test pricing. Compare realized price with customer value and verify that high-usage accounts are profitable.
  8. Review capital efficiency. Examine burn multiple, runway, payback, ARR per FTE, margin trend and the capital needed for the next milestone.
  9. Map the moat. List proprietary data rights, workflow embedding, evaluations, regulation, switching costs, distribution and network effects, then test each against a 12–24-month copy or bypass scenario.
  10. Document dependencies. Record vendors, portability, rate limits, data terms, security controls and fallback quality.
  11. Interview customers and former customers. Confirm the production outcome, renewal reason, expansion trigger, failure modes and alternatives considered.
  12. Write a decision memo. State the base case, downside cases, assumptions that are verified, assumptions that remain uncertain and the evidence that would change the decision.

10. Compare two common AI startup archetypes

Axis Durable product Novelty-driven or subsidized product
Retention Renewal and expansion follow continuing workflow value. Usage peaks at launch and falls when novelty or credits end.
Gross margin Improves as routing, models and operations become more efficient. Thin or negative after inference, review and support costs.
Growth quality Capital-efficient growth with measured payback. Distribution purchased through discounts or underpriced usage.
ARR per FTE Productivity improves without matching service headcount. Revenue requires proportional reviewers, implementers or support staff.
Moat Workflow, data, domain, regulatory or network advantages. Replaceable interface or model wrapper.
Dependency risk Portable architecture, multiple options and documented fallback quality. One concentrated provider with fragile margins and no migration plan.

11. Questions for investors, employees and candidates

If you are evaluating an investment

  • What percentage of ARR is production revenue versus pilots, credits or concessions?
  • What are GRR, NRR and usage retention for the oldest cohorts?
  • What is contribution margin per customer after all human and infrastructure costs?
  • Which assumption most affects the next financing requirement?
  • What happens to the plan if the largest customer churns or the primary model provider changes terms?
  • What can a provider, customer or open-source project reproduce within two years?

If you are considering joining

  • Can employees see customer-level margin and retention, or only top-line ARR?
  • Are product and finance teams measuring accepted outcomes rather than raw generations?
  • Does each new customer require bespoke labor that is not reflected in pricing?
  • How much runway remains under a slower-sales or higher-inference-cost scenario?
  • What data rights, security controls and governance processes support the claimed moat?
  • Which product lines would be cut if capital markets closed?

12. Market context and limits of the numbers

The UK Department for Science, Innovation and Technology estimated that 5,862 firms generated £23.9 billion in AI-related revenue and supported 86,139 AI-related jobs in 2024. These are modeled sector estimates covering both dedicated and diversified companies; they describe market activity, not the profitability or durability of an individual startup.

Likewise, the Bessemer and Andreessen Horowitz figures above are cohort observations or historical benchmarks. They should not be converted into automatic pass-or-fail thresholds. A company may rationally operate below a conventional software margin while investing in a difficult market, provided it can show a credible route to better contribution margins, retention and capital efficiency. Conversely, high margins can be temporary if usage is subsidized or the company is excluding delivery labor.

The decision rule

Approve an AI startup as economically credible only when a verified customer outcome leads to repeatable revenue, the fully loaded unit is contribution-positive or has a clearly funded path to contribution-positive, retention and expansion persist after novelty fades, cash needs are compatible with the plan, and the moat survives cheaper models and provider changes. If any link is missing, label the company’s status precisely—pilot-stage, subsidized growth, services-heavy, provider-dependent or unproven—rather than treating ARR growth as proof of a sustainable business model.
