An underperforming portfolio is not automatically a portfolio that should be sold. Start by comparing your current holdings with a written goal, time horizon, liquidity requirement, risk tolerance and target asset allocation. Then identify whether the shortfall comes from concentration, inadequate diversification, high fees, cash drag, taxes, or a changed investment thesis. Rebalance to restore the risk level your plan calls for, using new contributions, dividends and withdrawals before selling in a taxable account whenever practical.

The process below separates diagnosis from action. It helps you decide whether a losing position is a problem, whether the portfolio has simply drifted after market movements, and how to correct it without turning rebalancing into an attempt to predict the next winning asset.

What underperformance does—and does not—tell you

Underperformance is a measurement, not a diagnosis. A holding can trail a broad market index because it serves a different role, owns different sectors, holds cash, charges higher fees or is temporarily out of favor. A diversified portfolio can also lag the best-performing asset class in a particular year while still behaving as designed.

Investor.gov cautions that recent relative performance alone is not a sound reason to change an allocation. Its guidance specifically warns against increasing the stock percentage simply because stocks have recently been hot. Rebalancing is intended to keep the portfolio near its planned risk exposure, not to forecast which asset class will lead next.

Before taking action, answer three separate questions:

  • Has the plan changed? Your goal, deadline, need for cash or ability to tolerate losses may be different.
  • Has the portfolio drifted? Market movements, deposits and withdrawals can move actual weights away from their targets.
  • Has an investment failed its assigned role? A holding may now be too concentrated, too expensive, redundant with another fund or inconsistent with its original thesis.

A “sell because it is down” decision skips these questions and can turn a temporary decline into a permanent loss. A “never sell a loser” rule is equally rigid: a position that no longer fits the plan deserves review even if its price has not recovered.

Rebuild a complete baseline before changing anything

Review the entire household portfolio rather than one brokerage screen. Include retirement and taxable accounts, cash, employer plans and outside holdings when they materially affect total risk. Fidelity notes that market performance can cause stocks, bonds and cash to drift from a chosen plan.

Record each holding and account

Create a spreadsheet or portfolio allocation tracker with one row per security and these columns:

  • Account and tax status (taxable, traditional retirement, Roth or other applicable status).
  • Ticker, fund name or security description.
  • Current market value and percentage of the total portfolio.
  • Cost basis, unrealized gain or loss and, where relevant, the holding period.
  • Expense ratio, advisory fee, transaction fee and any account-level cost you pay.
  • Target weight and the role the holding is meant to play.
  • Asset class, sector, geography and whether the security is broad or narrowly focused.
  • Available cash, expected deposits, planned withdrawals and regular dividend or interest payments.

Use market value, not the amount originally invested, when calculating current weights. The formula is current weight = holding market value ÷ total portfolio market value. Keep a separate record of the target allocation so a price decline does not silently become a new target.

Include cash flows and tax lots

Note deposits, withdrawals, transfers and upcoming spending needs. A portfolio can look underweight in stocks simply because a large cash payment is scheduled, or appear overallocated after a contribution has not yet been invested. In taxable accounts, record individual tax lots when your custodian provides them; selling a lot with a lower gain can reduce the immediate tax cost compared with selling indiscriminately.

Confirm that the goal and risk level are still right

Allocation should follow your circumstances. Investor.gov says a change in personal circumstances can require a change in allocation, while relative performance by itself does not establish that a change is needed.

Review the goal and time horizon

  • Identify what the money is for and the date or range when it may be needed.
  • Estimate how much must remain liquid for emergencies, tuition, a home purchase or other near-term spending.
  • Separate money needed soon from money that can remain invested through several market cycles.

A shorter horizon generally leaves less time to recover from a large equity decline, but the appropriate mix depends on the whole plan and your ability to accept losses. Do not increase risk merely to make up for a recent shortfall.

Reassess risk tolerance realistically

Ask how you behaved during the last major decline, not only how you describe your tolerance in a questionnaire. If a stock allocation that looked comfortable on paper caused you to sell in panic, the allocation may be too aggressive. Conversely, holding excessive cash because of a temporary fear can create a different mismatch with a long-term goal. Document any change and the reason before trading.

Diagnose why the portfolio is lagging

Compare each holding with an appropriate benchmark and with its intended role. A broad domestic equity fund should not be judged against a narrow technology index, and a bond holding should not be evaluated by a stock benchmark. A benchmark comparison describes what happened; it does not prove what will happen next.

Concentration and overlap

List the largest individual positions and total exposure to each sector and geography. Look through funds to their underlying holdings: owning several funds does not guarantee diversification if the same companies appear among all of their top positions. A single employer stock can dominate risk even when it is only one line item in an account.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fees, turnover and cash drag

Inspect expense ratios, advisory charges, trading costs and portfolio turnover. Small recurring costs reduce the return that reaches you, while unnecessary turnover can create taxes in a taxable account. Also measure uninvested cash and ask whether it is intentional. Cash reserved for a known need has a job; idle cash left after a market decline may simply be an unrecorded allocation decision.

Security selection versus asset-class behavior

If one stock trails while the rest of its sector and the broader portfolio behave normally, investigate the security-specific thesis, concentration and business risk. If an entire asset class lags, determine whether that is an expected feature of a diversified allocation. Replacing a lagging asset class solely because another one recently performed better is performance chasing, not diagnosis.

Changed investment thesis

Write the original reason for owning each concentrated or actively selected position. Has a material fact invalidated that reason, or is the price merely lower? A thesis-based decision should identify the changed fact and the replacement role for the proceeds. If you cannot explain the role of a holding, treat that uncertainty as a reason to simplify and review—not as proof that a particular replacement will outperform.

Audit diversification at two levels

Investor.gov describes diversification across asset categories and within each category. Both checks are necessary.

Across asset classes

Measure the percentages in stocks, bonds, cash and any other major category used in your plan. Compare those percentages with the targets chosen for your goal and risk level. A stock-heavy portfolio can be risky even when it owns dozens of companies; a portfolio with several asset classes can still be inappropriate if the overall mix does not fit the time horizon.

Within the stock allocation

Review the number and size of individual positions, sector weights, domestic versus international exposure and the concentration of the largest holdings. Check correlations where your tools provide them, but do not treat a historical correlation as permanent. Narrow sector funds and thematic products may overlap heavily with broad funds while adding fees and concentrated risk.

Use a holding-role map

Label every position as a core diversified holding, a satellite allocation, a liquidity reserve or another explicit role. A position without a role is difficult to evaluate and easy to keep for emotional reasons. The map also shows whether a supposedly diversified collection is actually one bet repeated through multiple wrappers.

Set a written target and drift band

Choose a target allocation before looking for trades. Then decide how far an asset class may move from target before you act. For example, a target of 70% stocks and 30% bonds could use a five-percentage-point band; action would be considered when stocks fall below 65% or rise above 75%, subject to your plan and tax situation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Vanguard illustrates the issue with a 70/30 portfolio that drifts to 76/24 after market movements. The illustration shows why a rule is useful; it is not a prediction of returns or a recommendation that every investor use those percentages. Investor.gov similarly gives an illustrative 60% stock allocation rising to 80%. Neither example is an expected outcome.

Calendar, threshold and combined rules

Trigger How it works Strengths Trade-offs
Calendar Review and, if needed, rebalance on a set schedule such as every six or twelve months. Simple, predictable and easy to document. Can trade when drift is small or miss a large move between review dates.
Threshold Act when an asset class moves outside a preset percentage-point or relative band. Focuses trading on meaningful risk changes. Requires current weights and monitoring; a volatile market can create more signals.
Combined Review on a calendar and trade only when a drift threshold is exceeded. Balances discipline with a check on unnecessary trades. Requires both a schedule and a clearly recorded band.

Pick the method you can follow consistently. A complicated rule that you ignore is less useful than a simple rule you document and apply. Revisit the targets and bands only when the plan changes, not whenever a recent return makes one asset class look attractive.

Choose the lowest-friction way to rebalance

Investor.gov lists three basic methods. Vanguard also notes that dividends, interest and withdrawals can help move the mix toward target and that a partial rebalance can limit taxes and transaction costs.

Method Implementation Tax and cost profile Correction speed
Sell overweight and buy underweight Sell enough of the positions above target and purchase those below target. Fast but may realize gains and incur trading costs. Fastest, especially when drift is large.
Buy underweights only Direct new cash to the asset classes below target without selling. Usually avoids immediate realized gains; trades still may have costs. Depends on the amount and timing of contributions.
Redirect ongoing contributions Change payroll, automatic or scheduled purchases toward underweight holdings. Often the least disruptive in taxable accounts. Gradual; may not correct a large deviation quickly.
Use dividends, interest and withdrawals Send income to underweights and take withdrawals from overweights where practical. Can reduce sales, though distributions and account rules still matter. Gradual to moderate.
Partial rebalance Correct the most significant drift while leaving some positions untouched. Can reduce taxes and transaction costs compared with full liquidation. Moderate; the portfolio may remain slightly outside target.

A practical execution order

  1. Calculate the dollar amount needed to bring each asset class back to target, using current market values.
  2. Apply available cash, dividends and interest to underweight categories.
  3. Redirect new contributions and automatic purchases before placing taxable sales.
  4. Use withdrawals from overweight categories when a planned withdrawal is due.
  5. Sell only the remaining overweight positions needed to reach an acceptable band.
  6. Place purchases and sales with attention to bid-ask spreads, commissions and fund trading rules.
  7. Recalculate weights after trades settle and save the post-trade record.

Do not let the desire for a mathematically perfect allocation create unnecessary trades. A partial correction inside your written band may be preferable to a full liquidation, especially in a taxable account.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Handle taxable accounts before selling

Rebalancing in a taxable account can create a realized gain or loss. Before placing an order, estimate the gain or loss for each lot, the holding period, applicable tax treatment, transaction fees and the effect on your broader tax return. The appropriate choice depends on your jurisdiction and circumstances; a qualified tax professional can evaluate those details.

Use tax location deliberately

When you have similar target exposures in more than one account, consider which account can absorb a trade with less tax friction, while respecting the rules governing each account. Do not move money or sell a position merely to optimize a spreadsheet if the transaction creates penalties, restrictions or an unplanned liquidity problem.

Tax-loss harvesting and wash-sale risk

Selling a position at a loss may have tax-planning uses, but Investor.gov’s robo-adviser bulletin warns that tax-loss harvesting can implicate wash-sale rules. A replacement purchase that is treated as substantially identical under applicable rules can affect whether the loss is currently recognized. Coordinate sales, purchases and automatic reinvestment across all relevant accounts, and obtain professional tax advice before relying on a harvested loss.

Choose lots and timing carefully

If selling is necessary, compare lots rather than using an automatic default without checking its result. A lower-gain lot may reduce the current tax bill; a loss lot may have a different planning effect. Avoid making a tax-driven sale that leaves the portfolio outside its risk limits, and avoid delaying a needed risk reduction solely because a gain is uncomfortable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Rebalance after major life or account events

A scheduled review is not the only time to check the plan. Recalculate after a large deposit, withdrawal, inheritance, job change, account transfer, retirement date change or major change in spending needs. These events can alter both the target allocation and the amount of risk you can afford.

When transferring an account, verify that the receiving account holds the same exposure, that cost basis moved correctly where applicable and that automatic dividend reinvestment or contribution instructions still match the plan. A transfer can create temporary cash or duplicate holdings that distort the allocation until resolved.

Document the decision and monitor it

Keep a dated investment policy note or spreadsheet containing:

  • The goal, time horizon, liquidity reserve and risk rationale.
  • Target weights and the drift band for each major asset class.
  • Account locations, tax status and the role of each holding.
  • The trigger used—calendar, threshold or combined—and the next review date.
  • The reason for every trade, including whether it addressed drift, concentration, fees or a changed thesis.
  • Pre-trade and post-trade weights, realized gains or losses and transaction costs.

Review the record on your chosen schedule and after major cash flows. Monitoring should test whether the portfolio remains aligned with the plan, not whether every holding has beaten a popular index. Rebalancing is a risk-control process and does not promise higher returns.

Worked examples: turning drift into a decision

Example 1: a 60/40 target becomes 80/20

Suppose a written plan calls for 60% stocks and 40% bonds. After a strong stock-market period, the actual mix is 80% stocks and 20% bonds. The correct first observation is that equity risk is now higher than intended. The example does not establish that stocks will fall or that bonds will rise. You would check the drift rule, available contributions and tax costs, then decide whether to direct new money to bonds, sell some stock exposure, or use a partial combination.

Example 2: a 70/30 target becomes 76/24

Vanguard uses this illustration to show a smaller drift. If your written band allows that difference, a calendar review might record it without an immediate trade. If the band requires action, use cash flows first and correct only the amount needed to return within the band. The decision follows the preset rule rather than a prediction about the next market move.

Example 3: a losing stock inside an otherwise balanced plan

A single stock can be down while the overall portfolio remains near its targets. Compare the company with an appropriate benchmark and revisit the original thesis, position size, fees and overlap. If the thesis still holds and the position remains within its defined role, the loss alone is not a sell signal. If the position is now an excessive concentration or the thesis has failed, reduce or replace it according to the plan, considering taxes and transaction costs.

Common mistakes and how to correct them

Chasing the latest winner

Problem: Increasing an asset class because it recently outperformed. Correction: Use the written target and drift rule; change the target only after a documented change in goals or risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating several funds as automatic diversification

Problem: Buying multiple funds whose largest holdings and sectors overlap. Correction: Look through to underlying positions, sector weights and geography before adding another fund.

Ignoring fees and cash

Problem: Blaming security selection while recurring costs or uninvested cash explain part of the lag. Correction: Record every material fee and decide whether each cash balance has a defined purpose.

Liquidating everything at once

Problem: A full sale creates avoidable gains, costs and a sudden change in risk. Correction: Use contributions, income, withdrawals, lot selection and partial rebalancing when those methods still meet the target.

Trading without a record

Problem: Repeating emotional decisions because the reason for a trade was never written down. Correction: Save the trigger, rationale, tax estimate, post-trade weights and next review date.

When professional help is appropriate

Consider qualified financial advice when the portfolio spans many accounts, includes concentrated employer stock, has complex tax lots, supports a near-term spending need or requires a coordinated withdrawal plan. A tax professional can address local tax treatment, holding periods and wash-sale implications. Professionals can help implement a plan, but you still need to understand the target allocation, costs, risks and authority you are granting.

For a straightforward portfolio, a written allocation, a consistent review schedule and careful use of cash flows may be enough. The essential standard is not whether a professional or an individual places the trade; it is whether the resulting risk matches the plan and the decision can be explained afterward.

A repeatable review checklist

  1. List every account, holding, cash balance, market value, cost basis, fee and target weight.
  2. Recalculate current weights using total household risk where outside accounts matter.
  3. Confirm the goal, time horizon, liquidity need and risk tolerance.
  4. Compare each holding with an appropriate benchmark and its assigned role.
  5. Check concentration, fund overlap, sectors, geography, correlations, fees and cash drag.
  6. Apply the documented calendar, threshold or combined trigger.
  7. Use contributions, dividends, interest and withdrawals before taxable sales where practical.
  8. Estimate gains, losses, holding periods, transaction costs and wash-sale considerations before selling.
  9. Place only the trades needed to reach the target or acceptable band.
  10. Record post-trade weights, reasons and the next review date.

Bottom line

Review an underperforming portfolio by returning to the plan, not by reacting to the latest red number. Underperformance should prompt a structured diagnosis of goals, risk, diversification, costs, cash and investment theses. Rebalance when actual exposure has moved outside your chosen rule or when your circumstances have changed. Use cash flows and partial corrections to limit friction, and treat taxes and wash-sale rules as part of the decision before selling. The result should be a portfolio whose risk is deliberate, documented and appropriate for the job its money must do.
