To research a company’s credit risk, analyze two things together: whether the legal issuer can generate enough cash to pay interest and principal, and where your specific bond stands if the company’s finances worsen. Start with the latest annual and quarterly filings, debt and maturity schedules, liquidity and cash-flow disclosures. Then read the bond’s offering documents for seniority, collateral, guarantees, covenants, maturity and call terms. Use ratings and market data as additional evidence—not as a substitute for your own review or as a buy/sell recommendation.

What credit risk means for a bond buyer

A corporate bond is a loan to its issuer. You lend money under a contract that promises interest payments and repayment of principal, usually on a specified maturity date. Credit risk is the possibility that the issuer will not meet those contractual payments, or that a default will leave you with a financial loss.

Moody’s describes credit risk as “the risk that an entity may not meet its contractual financial obligations as they come due and any estimated financial loss in the event of default or impairment.” That definition has two parts: the chance of missed payment and the size of the loss if a default occurs. A financially strong company may still issue a bond with weak investor protections, while a stressed company may have a secured, senior claim that recovers more than an unsecured one.

  • Repayment capacity: Can the borrower produce or obtain the cash needed for interest and principal when due?

Ratings can help summarize outside analysis, but they are opinions about credit risk. They do not cover every risk. Moody’s states that its ratings do not address liquidity risk, market value risk or price volatility, and that ratings and publications do not constitute investment or financial advice.

Step 1: Identify the legal borrower and the exact obligation

Before opening a financial statement, verify exactly what you would own. A corporate family can contain a parent company, operating subsidiaries, finance subsidiaries and special-purpose entities. The name on a trading screen may not be the legal entity that promises payment.

Confirm the entities in the structure

  • Issuer: Find the legal borrower named in the prospectus, indenture or offering memorandum.
  • Guarantors: Determine whether the parent or operating subsidiaries guarantee the debt, and whether the guarantee is full, partial, secured or limited.
  • Parent versus subsidiary: A bond issued by a subsidiary may be structurally subordinated to that subsidiary’s other creditors and may not share the parent’s assets.
  • Debt class: Record whether the instrument is senior secured, senior unsecured, subordinated, convertible or another stated category.

An issuer-level rating is not automatically the rating or recovery position of every bond it issues. Rating agencies evaluate particular debt instruments separately because collateral, guarantees and priority can change expected loss.

Capture identifiers before researching

Write down the bond’s CUSIP or other identifier, coupon, maturity date, issuer legal name, currency, amount outstanding and whether the coupon is fixed or floating. Match those details across the issuer’s filing, the offering document and market-data record. A similar-sounding issue can have a different maturity, ranking or call schedule.

Step 2: Read the issuer’s current filings

For a public U.S. company, SEC EDGAR is the starting point for the latest annual report, quarterly reports and material debt or offering disclosures. FINRA’s investor guidance identifies annual and quarterly reports, balance sheets, income statements, debt schedules and debt ratios as useful inputs for assessing financial health.

Use a current-period sequence

  1. Open the latest annual report. Read the business description, risk factors, audited financial statements, notes on debt and liquidity, and management’s discussion of cash flow.
  2. Add the latest quarterly report. Look for changes since year-end in cash, borrowing, operating performance, covenant compliance and refinancing plans.
  3. Search for material debt filings. Offering documents, indentures, credit-agreement amendments, new borrowings, debt exchanges and notices of default can materially change the risk picture.
  4. Build a dated debt list. For each borrowing, record principal, interest rate, maturity, security, guarantees and any required amortization or prepayment.
  5. Read management’s explanations. Investigate stated causes of weaker cash flow, unusual financing, asset sales, covenant relief or dependence on refinancing.

Do not rely on a single headline number. Financial statements show what happened during a reporting period; debt notes and liquidity disclosures help explain what must be paid afterward. Compare at least several reporting periods so that a temporary improvement is not mistaken for a durable trend.

Step 3: Test the company’s ability to repay

There is no universal “safe” ratio that works for every industry or capital structure. Use ratios to organize questions, then interpret them alongside business conditions, maturity dates and access to funding.

Operating cash generation

Start with cash generated by operations rather than accounting profit alone. Compare operating cash flow over successive periods and ask whether it is sufficient to cover recurring interest, maintenance investment and scheduled debt repayment. A company can report positive net income while cash is absorbed by working-capital needs or capital spending.

Investigate explanations for deterioration: falling demand, customer concentration, inventory build-up, delayed collections, restructuring payments or a one-time benefit. Management commentary should be checked against the cash-flow statement and notes rather than accepted on its own.

Liquidity sources and uses

List cash and cash equivalents, committed revolving-credit capacity, expected operating inflows and assets that management says could be monetized. Then list uses such as payroll, suppliers, taxes, capital expenditure, lease payments, interest and maturing debt. Distinguish cash that is unrestricted from cash trapped at subsidiaries or subject to other limitations.

Liquidity is time-specific. A company may have adequate resources for the next quarter but face a large maturity wall in two years. Map available liquidity against each upcoming payment date and note whether access depends on renewing a facility or meeting financial covenants.

Total debt and leverage direction

Record drawn loans, bonds, finance leases and other material obligations. Include secured and unsecured borrowings, guarantees and debt at subsidiaries. Compare the total and its trajectory with operating performance. Rising debt while cash generation weakens generally deserves a more detailed explanation than a stable balance supported by growing cash flow.

Interest burden and refinancing dependence

Examine interest expense, floating-rate exposure and the proportion of debt that must be refinanced rather than repaid from internally generated cash. A company that regularly replaces maturing debt is exposed to changes in market access and borrowing costs. Read disclosures about hedges, rate resets and covenant headroom where provided.

Maturity concentration

Construct a year-by-year maturity schedule from the debt notes. Concentrated maturities create a different risk from evenly distributed obligations, even when total debt is the same. Mark bonds that mature before expected asset sales, planned cost savings or other stated sources of repayment, and test whether those plans are realistic and legally available.

Step 4: Read the bond contract and offering documents

The offering document and indenture define your legal rights. FINRA specifically lists maturity, security provisions, yield, call status, tax treatment and credit rating among the bond characteristics investors should assess.

Priority and security

  • Secured debt is backed by identified collateral, subject to the lien terms and the value that collateral has in a distressed sale.
  • Senior unsecured debt has priority over subordinated claims but does not have a specific pledge of assets.
  • Subordinated debt contractually ranks behind specified senior obligations and can face lower recovery in a default.
  • Structural subordination can occur when debt is issued by a holding company whose main assets and cash flows sit in subsidiaries that owe other creditors first.

Check whether collateral is shared equally with other lenders, subject to prior liens, or available only after exclusions. A “secured” label alone does not tell you the value, liquidity or competing claims attached to the assets.

Guarantees

Identify each guarantor, the scope of its promise and circumstances that release it. A guarantee from a weak or asset-light affiliate may add less protection than its wording suggests. Confirm whether guarantees cover interest, principal, fees and enforcement costs, and whether they are senior or subordinated.

Covenants

Covenants can restrict additional borrowing, liens, asset sales, mergers, restricted payments or transfers of assets outside the guarantor group. Read definitions and exceptions carefully: baskets and permitted-debt clauses may allow more borrowing than a summary suggests. Also note whether the bond has maintenance covenants tested regularly or only incurrence covenants triggered by a transaction.

Maturity, calls and puts

Record the final maturity and every optional or mandatory early-redemption provision. A callable bond may be repaid before the date you planned, often when rates fall, forcing reinvestment at a lower yield. A put right can give investors an exit after specified events, but only if the contractual conditions are met. Compare yield-to-maturity with yield-to-call where applicable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Yield and tax treatment

Yield is compensation for several risks, not proof of safety. Capture whether the quoted yield assumes purchase at par, a premium or a discount, and whether it reflects the first call date or final maturity. Note tax treatment for your jurisdiction and account type; an after-tax return can differ materially from the stated yield.

Step 5: Interpret credit ratings correctly

Collect ratings from more than one agency when available, but preserve the context for each entry. Your worksheet should include:

  • Agency name
  • Rating date
  • Exact issuer and debt class
  • Outlook
  • Watch, review or other status
  • Any stated rationale or event that could trigger a change

Ratings can differ between senior secured and senior unsecured bonds, between a parent and a subsidiary, and across agencies. An issuer filing may show one class placed on review while another retains a different status. Compare like with like; a rating letter without entity and instrument details is not a valid comparison.

Use a rating as one external opinion that helps organize risk, not as a pass/fail rule. Ratings can change after you buy, and they do not measure whether you can sell quickly without a price concession. Read the agency’s definitions and disclosures, and combine them with the company’s filings and the bond’s legal terms.

Step 6: Verify trading information and market context

FINRA Fixed Income Data is an identified source for corporate and agency bond information and ratings. Use market data to confirm the bond’s identifier, coupon, maturity, recent price or yield information and stated rating. Reconcile every field with the issuer’s documents.

Market data is not a substitute for borrower analysis. A quoted yield can reflect thin trading, a distressed price, call assumptions or a stale transaction. Check when the trade occurred and whether the quote is firm or indicative. If you may need to sell before maturity, investigate trading activity and bid-ask conditions rather than assuming that a listed bond is liquid.

How to compare two bonds or issuers

Use consistent reporting periods and the same definitions for both candidates. The following framework keeps the comparison focused on decision-relevant differences:

Comparison axis What to collect Why it matters
Repayment capacity Operating cash generation, liquidity sources, total debt, interest burden and near-term refinancing needs Shows whether scheduled payments can be funded without relying on favorable market access
Debt structure Total obligations, maturity concentration, secured versus unsecured debt, seniority and subordination Determines which claims compete for assets and cash, and when large payments arrive
Issue protections Collateral, guarantees, covenant restrictions and claim priority Changes expected recovery and the issuer’s ability to shift assets or add competing debt
Rating evidence Agency, date, debt class, outlook and watch or review status Prevents misleading comparisons between different instruments or stale opinions
Bond economics and access Maturity, yield, call status, tax treatment and expected ability to sell Tests whether return and liquidity fit your time horizon and cash needs

Do not rank bonds solely by rating letters or yield. A higher yield can signal greater default, duration, call or liquidity risk; it does not remove the possibility of losing a substantial part or all of your investment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Make the decision against your own needs

Even a bond with acceptable credit characteristics can be unsuitable if its timing conflicts with your obligations. Decide how long you can leave the money invested and whether you might need to sell early. Then test:

  • Cash-flow fit: Do coupon dates and final maturity match when you need funds?
  • Price volatility: Could you tolerate a lower market value if interest rates or credit spreads rise?
  • Call risk: Could an early redemption leave you reinvesting sooner than planned?
  • Liquidity: Is there enough trading activity for a reasonable exit, or could a sale require a large concession?
  • Loss capacity: FINRA cautions that default can result in loss of all or a substantial part of the investment. Size the position accordingly.

Keep a dated record of the documents and ratings you used. Credit conditions, outlooks, maturities and offering terms can change, so update the file before purchasing and periodically afterward.

Warning signs that require deeper work

  • Operating cash flow declines while debt or interest expense rises.
  • A large maturity arrives before the company has identified committed funding.
  • Liquidity depends on refinancing, asset sales or covenant waivers that are not yet secured.
  • Debt is moving to subsidiaries or new liens are reducing the position of existing creditors.
  • A rating is on watch or review, or agencies disagree materially about the debt class.
  • The bond’s legal issuer, guarantors or seniority do not match the description shown by a market-data provider.
  • A very high yield is accompanied by sparse trading, a distressed price or complex call provisions.

None of these signs proves that a default will occur. They identify where to reconcile filings, legal documents and current market information before committing funds.

A repeatable pre-purchase checklist

  1. Write the legal issuer, guarantors, identifier, coupon, currency and maturity.
  2. Download the latest annual and quarterly filings and all relevant debt or offering disclosures.
  3. Reconcile total debt, cash, operating cash flow, interest expense and the maturity schedule.
  4. Map liquidity sources to each upcoming use and identify refinancing dependencies.
  5. Read the indenture for ranking, collateral, guarantees, covenants, calls, puts and events of default.
  6. Record each agency’s rating, date, debt class, outlook and watch or review status.
  7. Verify market-data identifiers, recent trading context, yield assumptions and liquidity.
  8. Compare the bond with alternatives using the same periods and criteria.
  9. Check maturity, call and liquidity against your own time horizon and loss capacity.
  10. Save the analysis date and set a reminder to review new filings, rating actions and maturity changes.

What this process can—and cannot—tell you

This workflow can reveal the issuer’s reported resources, obligations and contractual promises, and it can show how your bond ranks relative to other claims. It cannot guarantee repayment, predict the market price, or replace advice appropriate to your financial circumstances. Financial statements are backward-looking, ratings are opinions that may change, and legal outcomes in a restructuring depend on the governing documents and applicable law.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The strongest conclusion is usually conditional: based on the latest available filings and the exact bond terms, identify the payments that appear funded, the payments that depend on refinancing, the protections that improve priority, and the events that would change your view. Recheck those facts whenever the issuer reports, borrows, modifies its covenants or receives a material rating action.
