To reconcile a construction-service tax return with cash receipts, start with the taxpayer’s accounting method and tax year, then build a documented bridge from invoices, payment records, processor statements, retainage schedules, and bank deposits to the gross-receipts amount reported on the return. A bank-deposit total is not automatically taxable income: cash-method timing, accrual rules, retainage, long-term-contract provisions, refunds, and payment-processor fees can all create legitimate differences.
What the reconciliation must prove
A defensible reconciliation answers two separate questions:
- Do the books contain every customer transaction that belongs in the reporting period?
- Does the tax return use the timing and gross-receipts rules required by the taxpayer’s accounting method and contracts?
The objective is not to force book income to equal deposits. It is to explain every difference between source transactions, accounting records, information returns, and the tax-return line. The IRS Instructions for Schedule C (Form 1040) state: “In all cases, the method used must clearly reflect income.” That requirement makes the accounting method a threshold issue rather than a presentation preference.

Step 1: Confirm the return, period, and accounting method
Before exporting transactions, write down the exact taxpayer, entity, return, tax year, and reporting period. Then identify the overall accounting method and any election or special treatment affecting construction contracts.
Identify the method actually used
- Cash method: income generally enters the return when actually or constructively received, subject to the method’s other rules.
- Accrual method: income timing can follow when amounts are earned or due rather than when a customer pays.
- Long-term-contract method: construction contracts may require additional rules, including completed-contract or percentage-of-completion treatment, unless an applicable exception applies.
Do not infer the tax method from the bank account or from the bookkeeping software’s default setting. Compare the prior return, accounting-method elections, inventory treatment, and contract workpapers. If the business changed methods, determine which year the change applies to and whether an IRS consent or adjustment is required.
Separate tax periods from bank posting dates
Use the tax year on the return as the controlling period, then capture transactions whose economic or tax timing differs from the date shown on a bank statement. A card settlement posted in January may represent December transactions; a check received before year-end may not be available in the same way as a cleared deposit; and an accrual-basis invoice can be taxable before collection. Record the reason for each cut-off adjustment.

Step 2: Build a complete transaction population
Pull source data before attempting to tie totals. Keep a job number, customer identifier, invoice or payment-application reference, transaction date, amount, payment channel, and deposit or settlement reference wherever possible.
Customer-side records
- Signed contracts and change orders
- Progress billings, invoices, and payment applications
- Accounts-receivable aging and customer statements
- Checks, electronic transfers, card payments, and cash receipts
- Advance payments, unapplied cash, customer credits, and offsets
- Refunds, disputed items, and write-offs
Bank and processor records
- All operating-account statements for the tax period
- Deposit detail, including batches that combine several customers
- Card and third-party processor transaction reports
- Settlement reports showing gross transactions, fees, refunds, chargebacks, and net amounts
- Year-end transactions that settled or posted in the following period
Retain the original exports as read-only files and use a working copy for matching. A transaction should be traceable in both directions: from a return amount to the ledger and source document, and from a source receipt to its ledger posting and tax treatment.
Step 3: Reconcile gross processor activity to net bank deposits
Payment processors usually remit a net settlement. Their information reporting can use a different basis. Form 1099-K reports gross payment amounts without reducing them for processor fees, refunds, credits, or similar adjustments. Consequently, the amount on a 1099-K may exceed deposits recorded in the bank account.

- Ergonomically Designed: Work in tight areas with a compact design that gets into tough spots
- Both tools are designed to fit into difficult to reach spaces
- Complete a wide range of applications with a high-performance motor that delivers up to 300 UWO, and an impact driver delivering up to 1,400 in-lbs of torque

- One-Handed Loading - Keep one hand free with a 1/4 in. hex chuck that accepts 1 in. bit tips
Use a settlement-level bridge
- Export gross transaction detail for each processor for the exact tax year.
- Match each settlement batch to the corresponding bank deposit, allowing for the processor’s settlement and bank-posting lag.
- List processing fees separately rather than reducing gross receipts.
- Identify refunds, credits, chargebacks, and reversals and tie each to a customer or transaction.
- Split deposits that combine several settlement batches or payment channels.
- Investigate unmatched gross transactions, duplicate postings, and deposits recorded in the wrong period.
The bridge should show gross customer payments, then separately labeled reductions or timing items that explain the net deposit. Fees are generally expenses under the applicable tax rules; they are not a reason to report only the net deposit as gross receipts. Refunds and credits require their own tax treatment and documentation.

Compare the information return to processor detail first. If the 1099-K contains a duplicate, an account that belongs to another taxpayer, or an amount already reversed, preserve the provider’s reports and a written explanation. Do not create an offsetting expense merely to make the information return agree with deposits. The IRS has warned that offsetting gross receipts with expenses can understate gross receipts for a small-business threshold calculation.
Step 4: Match billing to collections
For every invoice or payment application, assign a status such as collected in the period, collected in a later period, still outstanding, refunded or credited, unapplied, or disputed. The status should agree with the accounts-receivable ledger and the tax method.
Cash-method analysis
Cash-method taxpayers generally include income when it is actually or constructively received. Examine year-end checks, electronic transfers, customer-held funds, and amounts made available without restriction. A deposit date alone does not settle every constructive-receipt question, so document the facts that support the conclusion.
Accrual-method analysis
Accrual reporting can recognize earned or due amounts before collection. Reconcile billed and unbilled revenue, retainage, disputed amounts, and contract milestones to the method used on the return. A customer’s later payment date does not necessarily control the tax year for an accrual taxpayer.
Common collection exceptions
- Advance payments: determine whether the method and contract rules defer or recognize the amount.
- Unapplied cash: identify the customer and preserve the reason it was not matched to an invoice.
- Customer offsets: document credits, back-charges, or setoffs instead of silently netting them against receipts.
- Duplicate postings: reverse the duplicate in the books and retain the source showing the original entry.
- Disputed billings: track the contract status, correspondence, and eventual resolution.
- Later-period collections: carry the item across the cut-off with an explicit timing explanation.
Step 5: Maintain a separate retainage bridge
Retainage is an amount withheld from a progress billing until satisfactory completion or final acceptance. It is not automatically equivalent to cash received, and it should not be buried in a general accounts-receivable difference.

Track customer and subcontractor retainage separately
For each job, maintain separate schedules for:
- Amounts withheld by the customer from the contractor
- Amounts withheld by the contractor from subcontractors
- The work or milestone that made an amount earned or billable
- The contract’s release or acceptance condition
- The date the retainage was released and the date it was paid
- Any disputed, forfeited, or adjusted amount
Customer retainage receivable and subcontractor retainage payable are different balances. Do not net them to simplify the reconciliation.
Apply the method and contract facts
IRS Publication 5522 describes cash treatment as income upon receipt or constructive receipt. Under accrual treatment, timing can turn on when income is received, due, or earned, and the publication describes an election that may defer recognition until an amount is billable. Completed-contract and percentage-of-completion approaches use their respective contract timing. These are not interchangeable choices; analyze the taxpayer’s method, contract language, elections, and current law before posting an adjustment.
Step 6: Check long-term-contract rules
A construction contract that spans the relevant statutory definition of “long term” can trigger rules beyond ordinary cash-versus-accrual analysis. Review the contract type, expected duration, date entered, residential or nonresidential classification, average annual gross receipts, and tax year.
Small-contractor threshold for a specified 2025 test
The 2025 Form 8697 instructions state a $31 million average annual gross-receipts threshold for a specified small-contractor test. That figure is tax-year-specific and is not a universal limit for every construction business or every contract. The instructions also describe changes for some residential contracts entered into after July 4, 2025. Verify the instructions for the actual return year and the contract’s entry date before relying on an exception.
Document the eligibility conclusion
Place the contract analysis with the reconciliation. State which test was applied, the receipts period used, the contract dates, and the conclusion reached. If the contract spans a statutory effective date or the facts are uncertain, obtain professional advice rather than applying the threshold mechanically.
Step 7: Tie the books to the tax-return gross-receipts line
After processor, collection, retainage, and contract schedules are complete, reconcile the book income total to the exact gross-receipts line on the return.

Use a labeled bridge
| Bridge category | Documentation to attach |
|---|---|
| Book gross receipts | General-ledger detail and trial balance for the tax year |
| Timing adjustment | Year-end cut-off listing with receipt, settlement, invoice, or posting dates |
| Retainage adjustment | Job-level retainage schedules, contracts, acceptance records, and release evidence |
| Processor gross-to-net difference | Processor transaction and settlement reports matched to bank deposits |
| Refund or customer credit | Credit memo, refund proof, correspondence, and ledger entry |
| Duplicate or misclassified information return | 1099-K comparison, provider detail, and written explanation |
| Identified bookkeeping error | Correcting entry, approval, and source transaction |
Each line should have an amount, a concise explanation, and a reference to supporting documents. If the bridge does not balance, stop and investigate; do not plug the difference to an unspecified expense or miscellaneous-income account.

Step 8: Preserve an audit-ready evidence trail
IRS recordkeeping guidance treats records as support for entries in the books and amounts reported on the return. Keep the reconciliation with the records that make it reproducible.
Minimum file structure
- Final tax return and workpapers
- General ledger and accounts-receivable detail
- Bank statements and deposit images or confirmations
- Processor reports and Form 1099-K copies
- Invoices, payment applications, contracts, and change orders
- Customer and subcontractor retainage schedules
- Refund, credit, chargeback, and dispute documentation
- Long-term-contract method and threshold analysis
- A signed or dated reconciliation showing reviewer and resolution of exceptions
Digital records are acceptable when they remain readable, complete, and retrievable. A paper ledger can help a small contractor track receipt references and reconciliation notes, but it does not replace source statements or a secure digital backup.
Common failure modes and corrections
Using deposits as taxable receipts without adjustments
Symptom: The return reports the bank-deposit total, while invoices, processor reports, or retainage schedules show additional activity.
Correction: Rebuild the transaction population and apply the taxpayer’s method. Explain settlement timing, outstanding retainage, advances, refunds, and other differences in the bridge.
Reporting only net processor deposits
Symptom: Gross payment detail or Form 1099-K exceeds reported receipts by the processor’s fees and refunds.

Correction: Record gross transactions and separately identify fees, refunds, credits, chargebacks, and settlement timing. Preserve the settlement-to-bank match.
Assuming all retainage is deferred until cash arrives
Symptom: Every withheld amount is excluded from income solely because the customer has not paid it.
Correction: Apply the cash, accrual, completed-contract, or percentage-of-completion rules that govern the return, including any valid election and the contract’s billable or acceptance conditions.
Netting expenses against gross receipts
Symptom: Fees, subcontractor costs, or other expenses are subtracted from receipts to make the return agree with deposits.
Correction: Keep gross receipts and deductible expenses in their proper lines. Use a labeled reconciliation adjustment, not an offsetting entry that obscures revenue.
Ignoring contract entry dates and tax-year changes
Symptom: A small-contractor exception or residential-contract rule is applied based on a current-year summary without checking when the contract began.
Correction: Recheck the Form 8697 instructions and other applicable IRS guidance for the exact tax year, contract type, duration, and entry date.

Questions that require facts outside this guide
This federal framework does not determine state or local tax treatment, sales or gross-receipts taxes on services, entity-specific forms, contract-law rights, accounting-method changes, or the correct treatment of an unusual customer-held fund. Those questions depend on jurisdiction, entity, contract language, and filing year. When a contract spans statutory changes, an election is involved, or the records cannot establish constructive receipt or billability, a qualified tax professional should review the facts before the return is filed.
