If a small number of stocks now account for most of your portfolio’s gains, compare your current holdings with the allocation you originally chose for your goals, time horizon and risk tolerance. Rebalance only when your current exposure has drifted from that plan—not simply because a stock performed well. You can sell part of an overweight holding and buy underweights, direct new contributions to underweights, or combine both approaches. Before selling in a taxable account, check transaction costs, cost basis, capital-gain or loss consequences and the U.S. wash-sale rule.

What rebalancing means when a few stocks drove the gains

Portfolio rebalancing restores the mix of assets you intended to own after market movements change its percentages. Investor.gov, the U.S. Securities and Exchange Commission’s investor-education site, defines it this way: “Rebalancing is bringing your portfolio back to your original asset allocation mix.” The objective is risk control and adherence to a plan, not a forecast of which stock will rise next.

A stock’s contribution to past returns is not, by itself, a sell signal. A holding can produce most of your gains while still being within a deliberate allocation, or it can become dangerously large relative to your ability to tolerate a loss. The decision comes from comparing today’s exposure with a target that still fits your circumstances.

The same review should cover concentration inside each asset class. A portfolio can be 60% “stocks” yet still depend heavily on one company, industry or narrow fund. Diversification needs to be assessed both across asset classes (such as stocks, bonds and cash) and within them.

Step 1: Reconfirm the allocation you are trying to maintain

Start with purpose, time horizon and risk tolerance

Write down the allocation you would choose today if the portfolio were entirely in cash. Include the purpose of the money, when you expect to use it, how much loss you could withstand and whether your income or other assets change your capacity for risk. Your target may have changed since the original purchase because of a new goal, a shorter time horizon or a different tolerance for volatility. Rebalancing to an obsolete target can preserve the wrong risk level.

Separate asset allocation from individual-stock limits

Set both broad targets and concentration guardrails. For example, you might decide on percentages for stocks, bonds and cash, then specify that no single company or sector should exceed a level you can accept. The appropriate numbers are personal; the sources do not establish a universal stock percentage or a maximum position size.

Use the 60%-to-80% illustration correctly

Investor.gov gives an explanatory example in which stocks rise from 60% of a portfolio to 80% after market gains. Those figures illustrate how drift occurs; they are not a performance statistic and are not a recommended allocation. The same principle applies when one or two companies grow faster than everything else: their market value can increase their portfolio weight without any new purchase.

Step 2: Measure current exposure, not just headline returns

Calculate each holding’s weight

  1. Record the current market value of every stock, fund, bond and cash position.
  2. Add the values to find the portfolio total for the account or group of accounts you are evaluating.
  3. Divide each position’s value by that total and multiply by 100 to obtain its current percentage.
  4. Compare each percentage with its target and note the difference in percentage points.

Use current market values, not what you paid. A position bought for $10,000 that is now worth $30,000 is a 30% position in a $100,000 portfolio, regardless of its original cost. Keep a separate record of tax lots and basis; those figures matter if you later sell but do not determine the current weight.

Look through funds and overlapping holdings

Read a fund’s holdings and sector exposure rather than assuming its label means broad diversification. Investor.gov cautions that an exchange-traded fund or mutual fund can be narrowly focused. Several funds may also own the same large companies, creating more concentration than the account screen suggests. Count meaningful overlap when judging company and sector risk.

Decide whether the problem is drift, concentration or both

  • Asset-class drift: stocks have grown beyond their planned share while bonds or cash have fallen below target.
  • Company concentration: one or a few individual stocks make up an outsized share of the stock allocation.
  • Sector concentration: several holdings respond to the same industry or economic factor.
  • Goal mismatch: the allocation may still match its old target but no longer fits your time horizon or risk tolerance.

Each diagnosis can lead to a different trade. Selling a stock may reduce company concentration but leave the overall stock percentage unchanged if the proceeds buy another stock. Conversely, moving proceeds into bonds or cash changes the asset-class mix as well.

Step 3: Choose how to reduce an overweight

There are three recognized approaches. The right choice depends on how large and urgent the drift is, the size of your contributions and the costs of selling.

Method How it works How quickly it can reduce a large overweight Sale, tax and fee implications When it may fit
Sell and buy Sell part of an overweight position and use the proceeds to purchase underweight assets. Usually the fastest because it changes existing capital immediately. Requires a sale; taxable accounts may realize gains or losses, and trading costs may apply. The drift is substantial, concentration is uncomfortable, or contributions are too small to correct it.
Direct new money Invest new contributions only in underweight assets while leaving the overweight untouched. Slow to moderate, depending on contribution size and portfolio value. No sale is required for the rebalance itself, so there is no immediate sale-related gain or loss; normal purchase costs still may apply. You have regular contributions and the drift is manageable without an immediate reduction.
Redirect continuing contributions Change payroll, automatic-investment or transfer instructions so more money flows to underweight categories until weights move toward target. Gradual; effectiveness depends on how much you add relative to the portfolio. Avoids an immediate sale, but does not erase a large position quickly. Purchase fees or fund expenses may still apply. You want a rules-based, low-turnover correction and can wait.
Combination Sell enough to address the most serious concentration, then direct future contributions to the remaining underweights. Faster than contributions alone while limiting the size of the sale. Still creates the tax and transaction issues associated with the portion sold. The drift is meaningful but you prefer not to liquidate the entire excess at once.

Match the method to the size of the drift

Contribution redirection works only if incoming money is large enough to change the percentages in a reasonable period. A $1,000 contribution has little effect on a $500,000 portfolio, while the same contribution can materially move a small account. Do not call a position “rebalanced” merely because a new deposit was directed elsewhere; recalculate the weights.

Use a staged sale when a single transaction feels too large

If selling the entire excess would create an unacceptable tax bill or emotional hurdle, define a written sequence: for example, reduce the position to an interim ceiling, direct new money to underweights, then reassess on your chosen review date. A staged plan is a risk-and-tax trade-off, not a guarantee that prices or tax rates will move in your favor.

Step 4: Handle taxes, basis and transaction costs before selling

Investor.gov states: “Before you rebalance your portfolio, you should consider whether the method of rebalancing you decide to use will trigger transaction fees or tax consequences.” Treat that as a pre-trade checklist, not as a reason to ignore a risk that has become unacceptable.

Identify the account and tax lots

In a taxable account, a sale generally requires determining the cost basis of the shares sold. The result can be a realized capital gain or loss, and the amount depends on the specific lot, purchase date and basis records. Ask your brokerage how its default lot-selection method works and select lots deliberately where the account rules allow it. Confirm that records for reinvested dividends, splits and transfers are complete.

Retirement accounts have different tax treatment, but they can still matter to concentration planning and to wash-sale analysis when similar securities are bought across accounts. Do not assume that moving a trade to an IRA eliminates every rule that applies to the transaction.

Understand the U.S. wash-sale rule

The IRS Instructions for Schedule D (Form 1040) (2025) describe a wash sale as a loss sale followed by an acquisition of substantially identical stock or securities within 30 days before or after the sale. The rule can include an acquisition in an IRA or Roth IRA. If you sell an overweight position at a loss, check all accounts and the surrounding 61-day window before buying the same or substantially identical security again. The tax treatment can depend on the security, account and facts, so review current IRS guidance and obtain professional advice when the amounts are material.

Compare the cost of action with the cost of drift

  • Estimate commissions, bid-ask spreads, fund transaction fees and any account-level charges.
  • Estimate the realized gain or loss for each candidate tax lot rather than assuming every share has the same tax result.
  • Consider whether the trade changes your diversification and risk enough to justify those costs.
  • Check whether a tax-loss sale could create a wash sale through automatic reinvestment or purchases in another account.

Taxes are one factor, not an automatic veto. A tax bill may be preferable to carrying a concentration that no longer fits your plan, while a small drift may not justify a costly sale. The sources establish issues to weigh, not a universal answer.

Step 5: Place trades without losing the target

Translate the target into dollar amounts

Multiply the portfolio value by each target percentage. Subtract each holding’s current value from its target value to identify underweights and overweights. If a stock is $20,000 above its chosen ceiling, that is the maximum amount your plan says should move elsewhere; the destination depends on which categories are below target.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Prioritize the largest risk gaps

Address the position that creates the greatest mismatch with your written limits, then fill the most important underweights. If company concentration and bond under-allocation are both concerns, a sale of the concentrated stock could be split between broad stock exposure and bonds rather than sent to another narrowly focused fund.

Verify orders and post-trade weights

  1. Review the order quantity, security identifier, account and selected tax lot.
  2. Check whether the order is a market, limit or other order type and understand its execution risk.
  3. After execution, record the proceeds, fees, lot details and settlement information.
  4. Recalculate the portfolio percentages using executed prices and confirm that no unintended concentration remains.
  5. Update automatic contributions so the next deposits do not immediately recreate the drift.

Keep a short trade log explaining which target gap each transaction addressed. It makes future reviews less dependent on memory and helps separate a rules-based rebalance from a reaction to headlines.

How often to review and when to act

Calendar reviews

A calendar rule checks the portfolio at a recurring interval. Investor.gov gives six- or 12-month reviews as examples that some experts advise. Those examples are not findings that either interval is optimal. A review should be frequent enough to detect a meaningful mismatch but not so frequent that normal market noise triggers constant trading.

Percentage-drift thresholds

A threshold rule acts only when an asset class, company or sector moves a preset number of percentage points away from target. Choose the threshold in advance, write it down and apply it consistently. The official guidance does not identify a universally best percentage.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Combine a schedule with a threshold

Many investors use a scheduled review to measure drift and trade only when a threshold is breached. This limits monitoring to a manageable routine while avoiding automatic sales after every small move. Investor.gov says rebalancing generally works best relatively infrequently; neither a calendar nor a threshold should be treated as a prediction tool.

Recheck the plan after life changes

A new goal, job change, withdrawal need, inheritance or change in risk tolerance can justify changing the target itself. In that case, document the new allocation first, then rebalance toward it. Do not label a change in strategy as a routine drift correction.

Diversification checks that prevent a cosmetic rebalance

Across asset classes

Confirm that the resulting mix still contains the intended balance of growth assets, stabilizing assets and liquid reserves. Moving from one technology stock to a technology-sector fund may reduce single-company risk but leave sector risk and overall stock exposure nearly unchanged.

Within stocks

Review company, sector, geography and size exposure. Funds can overlap, and a narrowly focused fund is not automatically diversified. A rebalance that replaces one concentrated holding with several securities tied to the same factor may change the ticker symbols without changing the underlying risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Across accounts

If your plan covers taxable and retirement accounts, view them together for allocation purposes, then execute trades in the account where costs and tax treatment are most manageable. Keep account-specific rules in mind; a household-level percentage does not eliminate the need to track each account’s restrictions and basis.

Worked example: separating returns from current weight

Assume an investor selected a target of 60% stocks and 40% bonds. After a strong rise in stocks, the portfolio is now 80% stocks and 20% bonds. Investor.gov uses this 60%-to-80% pattern to illustrate drift; it is not a recommendation. The investor first confirms that the 60/40 plan still fits the goal and risk tolerance.

If the portfolio is $100,000, the target is $60,000 in stocks and $40,000 in bonds. At the current 80/20 mix, stocks total $80,000 and bonds $20,000. A sale-and-buy approach would move $20,000 from stocks to bonds, subject to the investor’s lot basis, fees and tax circumstances. A contribution-only approach would leave the $80,000 stock position intact and add enough bonds over time to bring the percentages closer to target; the required contribution would be substantial relative to the portfolio. A combination could sell part of the excess and direct future deposits to bonds.

Now suppose most of the $80,000 stock value is one company. Restoring 60% stocks alone may not solve the problem. The investor may need to direct part of the stock allocation to broader holdings while also bringing bonds back to target. The exact securities and percentages must come from the investor’s plan, not from this illustration.

Ignoring taxes until after execution

Problem: an unexpected gain, loss or wash-sale issue appears after the trade. Recovery: review basis, lots, automatic purchases and all relevant accounts before submitting an order.

Relying on contributions that cannot move the percentages

Problem: underweights receive new money but the dominant position remains nearly unchanged. Recovery: estimate the dollar effect of contributions and consider a measured sale if the concentration exceeds your risk limit.

Assuming a fund guarantees diversification

Problem: a narrow sector or thematic fund is counted as a complete substitute for broad diversification. Recovery: inspect holdings and sector weights, including overlap with other funds.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Trading too often

Problem: small market moves trigger fees, taxes and repeated changes to the plan. Recovery: use a written calendar, threshold or combined rule and review it only at the chosen times unless your goals or risk tolerance change.

Changing the target after the market moves

Problem: the allocation is raised after gains and cut after losses, turning rebalancing into performance chasing. Recovery: decide whether your goal or risk capacity truly changed; if not, use the existing target.

A practical rebalancing checklist

  • State the goal, time horizon and risk tolerance that support the target allocation.
  • List current values and calculate weights for every holding and account included in the plan.
  • Check individual-company, sector and fund overlap, not only stock-versus-bond percentages.
  • Mark each position as on target, underweight or overweight and quantify the dollar gap.
  • Choose sale-and-buy, contribution redirection or a combination based on urgency and cash flow.
  • For any sale, review basis, tax lots, fees, gains or losses and the 30-day wash-sale window.
  • Place only the trades needed to reach the written target or interim ceiling.
  • Recalculate weights after execution and adjust automatic contributions.
  • Record the review date and the next calendar or threshold check.
  • Revisit the target when your goals, time horizon or risk tolerance materially change.

Bottom line

Do not rebalance because a few stocks had the best returns; rebalance because their current weight or the portfolio’s broader mix no longer matches a deliberate plan. Measure the exposure, choose the least costly method that can correct the risk in a reasonable time, and treat taxes, fees and diversification as part of the decision. For U.S. taxable accounts, verify current IRS rules and seek tax advice when the consequences are significant.
