Rebalance from your written investment plan, not from the day’s headlines. Compare each asset class with its target percentage, act only when your preset tolerance band or review schedule calls for action, and first use contributions, dividends, and interest to correct underweights. Before selling in a taxable account, check tax lots, capital gains or losses, trading costs, and the Internal Revenue Service wash-sale rules. A market crash by itself is not a reason to invent a new allocation or sell everything.

What rebalancing is—and what a sell-off does not change

The U.S. Securities and Exchange Commission’s Investor.gov defines rebalancing as bringing a portfolio back to its original asset-allocation mix. If your plan calls for 60% stocks and 40% bonds, rebalancing means returning near those weights after market movements push them away. It is a risk-control process, not a prediction that stocks will rise tomorrow.

A sharp decline in shares can leave stocks below target and bonds or cash above target. A rally before the decline, or a rebound concentrated in one sector, can produce the opposite result. Measure the actual holdings rather than assuming the entire portfolio moved in one direction.

Do not abandon a long-term allocation solely because one asset class recently performed well or badly. Investor.gov cautions that selling all stock assets during a downturn can lock in a significant loss and leave an investor out of a later recovery. The appropriate mix still depends on the goal’s time horizon and both parts of risk tolerance: your willingness to endure losses and your financial ability to do so.

Set the target before deciding whether to trade

Write down the purpose and deadline

Record the goal each account serves—retirement, a home purchase, education, or another objective—and the date when the money may be needed. Include emergency-cash requirements, expected withdrawals, income stability, debts, insurance coverage, and any large liability. Money needed soon generally cannot absorb the same stock-market volatility as money invested for decades.

Separate a changed plan from a drifting plan

A portfolio that no longer fits your circumstances needs a new target, not a mechanical return to the old one. Reassess if the goal date moved closer, your income or liabilities changed, you lost the ability to tolerate a drawdown, or your willingness to take risk changed after experiencing the sell-off. Decide on the new mix deliberately and document why it changed.

If your circumstances did not change, keep the existing strategic target and use the rule you selected in advance. A frightening trading session is not evidence that a different stock percentage is appropriate.

Use an explicit rebalancing rule

Two common rules are valid. A calendar rule reviews the portfolio on a set schedule, such as annually. A threshold rule acts only when an allocation moves a specified number of percentage points from target. You can combine them by checking quarterly but trading only when a band is breached.

Rule How it works Strength Trade-off
Calendar Review on a fixed date, such as once each year Simple and creates behavioral discipline May allow substantial drift between review dates
Threshold Trade only after an asset class leaves its permitted band Responds to meaningful drift rather than every small move Requires current values and a monitoring process
Combined Check on a schedule and trade only when a band is crossed Balances simplicity with drift control Needs both a calendar reminder and defined bands

Vanguard illustrates a 70% stocks/30% bonds portfolio with a five-percentage-point trigger: action is considered when stocks reach at least 75% or fall to 65% of the portfolio. In the same analysis, annual rebalancing was often an effective schedule. The suitable band and frequency for you depend on taxes, costs, account types, and how much deviation your plan can tolerate.

A five-step process after a sharp sell-off

1. Pause and document the plan

Write the target percentages, account registrations, goal date, emergency-cash reserve, chosen rule, and next review date. Download current statements and note whether any automatic contributions or withdrawals are scheduled. Do not infer a new target from one alarming session or from a commentator’s forecast.

2. Measure current weights

For each account, calculate:

holding value ÷ total portfolio value × 100 = current weight

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Then subtract the target weight from the current weight to find the drift. Aggregate accounts when your plan treats them as one household portfolio, but keep a separate record of each account’s tax status and restrictions.

Look through mutual funds and exchange-traded funds instead of relying on their names. Check exposure by asset class, sector, company, country, credit quality, and maturity. A portfolio labeled “balanced” can still be concentrated in one industry or a handful of companies.

3. Direct cash flows to the underweight side

Redirect new contributions to the asset class that is below target. Send dividends and interest there as well. If you are taking withdrawals, sell from an overweight category when practical. This approach can correct drift without creating a taxable sale and usually reduces commissions, spreads, and market-impact costs.

4. Select the least disruptive trades

If cash flows are insufficient, trade only enough to reach the target or return inside the band. In a taxable account, consider selling the most overweight positions and choosing tax lots with higher cost bases when that fits your tax plan. A partial rebalance can restore acceptable risk with less tax and turnover than selling every position and rebuilding the portfolio.

In a tax-advantaged account, exchanges within the account generally do not create current capital-gains tax. Withdrawal taxes, penalties, required distributions, contribution limits, and plan-specific investment restrictions still apply, so verify the rules for that account before moving money out.

5. Execute, record, and reset the monitor

Place the smallest set of orders that implements the decision. Record each post-trade dollar value, percentage, lot sold, cost basis, realized gain or loss, fees, and replacement purchase. Set the next calendar review and the price or percentage bands that will trigger an earlier check. Rebalancing can reduce unintended risk, but it cannot assure a profit or prevent future losses.

How to handle taxes and wash-sale rules

Taxable accounts: inspect lots before selling

Brokerage accounts can produce a current tax bill when you sell an appreciated holding. Before submitting an order, compare the unrealized gain or loss for each tax lot, the holding period, your expected income, and available capital losses. Trading costs and bid-ask spreads also matter, especially when the drift is small.

For a loss sale, review purchases in every account you control. Internal Revenue Service Publication 550 (2025) describes a wash sale generally occurring when you buy a substantially identical security within 30 days before or after selling at a loss. When the rule applies, the disallowed loss is generally added to the basis of the replacement security rather than deducted immediately. The practical window therefore includes purchases made before the sale as well as those made afterward.

Check an individual retirement account, Roth IRA, and a spouse’s account where applicable; an automatic dividend reinvestment or recurring purchase can also create a replacement purchase. Keep trade confirmations, lot dates, basis, and replacement details. “Substantially identical” treatment can be fact-specific, so obtain individualized tax advice when the replacement is unclear.

Using capital losses

Publication 550 states the usual annual limit for individuals is a $3,000 deduction against ordinary income for net capital losses, after capital gains are netted. Excess losses generally carry forward under the applicable rules. The limit is not a reason to sell an investment that still fits your plan, and it does not eliminate the need to check wash-sale timing.

Tax-advantaged accounts

Buying and selling inside a retirement account normally does not create a current capital-gains realization, which can make rebalancing there simpler. Distribution taxes, early-withdrawal penalties, required minimum distributions, and employer-plan restrictions can still affect the decision. Keep the asset-location plan intact: moving a holding between account types can have consequences even when an internal exchange does not.

Full versus partial rebalancing

Approach When it fits Advantages Costs or risks
Full Several categories are outside their bands and the account is tax-efficient or has little embedded gain Returns the portfolio precisely to its chosen mix More orders, spreads, realized gains, and opportunities for execution errors
Partial Drift is modest, taxes are high, or cash flows can finish the job Limits turnover and may reduce tax consequences Leaves some temporary deviation from target

Do not force every account to equal the target independently if your investment policy treats all accounts as one portfolio. You might hold more tax-inefficient bonds in a tax-advantaged account and more tax-efficient stock funds in a taxable account, then evaluate the combined household weights.

Worked allocation examples

Example: 60% stocks becomes 80% after gains

Investor.gov uses an example in which a portfolio that began at 60% stocks grows until stocks represent 80%. A rebalance would direct money away from stocks and toward the other asset classes until the selected mix is restored or the portfolio returns inside its permitted band. The example demonstrates why a rising market can create as much risk drift as a falling one.

Example: an 80/20 portfolio moves to 85/15

Investor.gov’s volatility guidance describes an 80% stocks/20% bonds portfolio becoming 85%/15%. If the investor’s rule allows only a five-percentage-point boundary, the stock weight is at the edge of the band and the investor would follow the documented procedure rather than make an emotional forecast. The required trade is based on the portfolio’s current dollar value, not on the number of shares alone.

Example: a 70/30 plan and a five-point trigger

Under Vanguard’s example, 70% stocks and 30% bonds are monitored against a five-percentage-point trigger. Stocks at 76% breach the upper boundary; stocks at 64% breach the lower boundary. A trade would move the mix toward 70/30, subject to taxes, costs, and available cash flows.

Choosing where and how to implement the rebalance

Manual implementation

Manual trades provide control over tax lots, order type, timing, and which account supplies the trade. They require you to calculate weights, review overlapping fund holdings, monitor recurring purchases, and maintain records. Use a written order checklist so a sell order is paired with the intended purchase and does not leave excess cash idle.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Automated implementation

An automated portfolio service can monitor drift and place trades according to its algorithm, sometimes coordinating tax-aware lot selection and cash flows. Before delegating, verify the provider’s registration, fiduciary status, total advisory and fund fees, rebalancing thresholds, tax-loss-harvesting policy, account coverage, data-security practices, and geographic availability. Automation does not change the underlying allocation decision; it applies the rules you authorize.

Brokerage tools and alerts

Many platforms can display allocation percentages, set price or percentage alerts, and schedule recurring contributions. Treat an alert as a prompt to check your rule, not as an instruction to trade. Confirm whether percentages are calculated using settled cash, pending deposits, or intraday values.

Common mistakes after a market shock

  • Panic-selling the entire stock allocation: This realizes losses and can miss a subsequent recovery, the risk highlighted by Investor.gov.
  • Changing targets without a life-change review: A lower stock price does not by itself prove that your goal, time horizon, or risk capacity changed.
  • Rebalancing every day: Small movements create unnecessary turnover, taxes, and behavioral pressure. Use a stated band or schedule.
  • Ignoring fund look-through: Several funds may own the same companies or sectors, leaving a hidden concentration.
  • Choosing lots blindly: Selling the first lot in a taxable account can create an avoidable gain or a wash-sale complication.
  • Forgetting automatic purchases: Recurring deposits and dividend reinvestment can undo a trade or trigger the 30-day wash-sale window.
  • Using margin or emergency reserves: Rebalancing money should not compromise cash needed for near-term expenses or debt payments.
  • Assuming a tax-advantaged account is consequence-free: Withdrawals and plan rules can still create tax or penalty exposure.

A decision checklist you can save

  1. Confirm the goal, deadline, emergency reserve, and current risk capacity.
  2. Write the strategic asset-allocation target and the calendar or threshold rule.
  3. Export current holdings and calculate each asset class’s percentage of the relevant portfolio.
  4. Inspect fund holdings for sector, company, country, and asset-class concentration.
  5. Identify underweight categories that can receive new contributions, dividends, interest, or withdrawals.
  6. For any proposed sale, list account type, tax lot, basis, holding period, expected gain or loss, fees, and spread.
  7. Search all accounts for substantially identical purchases during the 30 days before and after a potential loss sale.
  8. Choose full or partial trades that return the portfolio to target or inside the permitted band.
  9. Verify orders, settled cash, and resulting weights after execution.
  10. Save confirmations and set the next review date and drift alerts.

When to get personal advice

Consider a fiduciary financial planner or tax professional when the portfolio includes concentrated employer stock, private investments, complex cost bases, trusts, multiple inherited accounts, cross-border holdings, or a large taxable gain or loss. Ask how compensation is paid, whether the adviser is a fiduciary for the engagement, what rebalancing rule will be used, and how trades and tax lots will be documented. Professional input is especially useful when a household’s target allocation, withdrawal plan, and tax strategy must be coordinated across several account owners.

What to expect after the trade

A completed rebalance may look uncomfortable: you can be selling an asset that recently rose or buying one that recently fell. That discomfort is a consequence of restoring the risk mix you selected before the market moved. Keep the record of the decision, continue ordinary contributions, and evaluate the plan at the next scheduled review rather than judging it by the next headline.
