Do not sell simply because the market rallied. First compare your current asset mix with the target allocation in your investment plan. If stocks or another asset class has drifted beyond the review rule you chose in advance, bring the mix back toward target while considering contributions, dividends, withdrawals, taxes, trading costs and your account type. Rebalancing is a risk-control process, not a prediction that the rally will reverse.

What rebalancing does after a rally

Rebalancing restores the proportions of asset classes you selected for your goals, time horizon and risk tolerance. Markets rarely move in lockstep. When stocks rise much faster than bonds or cash, the stock percentage of the whole portfolio increases even if you never place a trade. Your dollar balance may be higher, but your exposure to a future stock decline is also greater than your plan intended.

The U.S. Securities and Exchange Commission (SEC) explains rebalancing as returning a portfolio to its original asset allocation. The purpose is to maintain the risk level represented by that allocation. It is not a method for forecasting which asset class will perform best next, and the available guidance does not establish that it improves returns in every market environment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A rally therefore creates a decision point, not an automatic sell signal. If your allocation remains within the review rule in your plan, you may decide that no trade is warranted. If the mix has moved outside that rule, a planned correction can keep the portfolio aligned with your objectives.

How a rally creates allocation drift

Allocation is a percentage of the portfolio’s current value, not a fixed number of shares. Suppose a plan starts with 60% stocks and 40% bonds. If stocks rise substantially while bonds do not, stocks become a larger share of the combined portfolio. The SEC uses an illustrative example in which a 60% stock allocation becomes 80% after a stock-market increase. That example demonstrates drift; it is not a recommended allocation or a universal trigger for trading.

Use your own account values to measure the change. For each asset category, divide its current market value by the current total portfolio value:

current allocation = asset-category value ÷ total portfolio value × 100

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Then compare that percentage with the target in your investment policy or plan:

drift = current allocation − target allocation

Use consistent categories. For example, decide whether international stocks are tracked separately from domestic stocks, whether a bond fund contains meaningful cash-like holdings, and whether several accounts are managed as one household portfolio. A target can be evaluated account by account or across accounts, but use the same approach each time.

Decide whether the target still fits

Do not change a target allocation merely because its winning asset class has recently performed well. Revisit the target when the reasons behind it have changed, such as:

Choose a review rule before you trade

There is no universal threshold in the cited investor guidance. Select a rule you can apply consistently and record it with the target allocation. The main choices are below.

Approach How it works Monitoring effort Responsiveness to drift Trading and tax implications
Calendar-based Review on a recurring date, such as quarterly or annually, and rebalance if the plan calls for it. Low; the date is easy to schedule. Drift can persist between review dates. May create a trade even when drift is small, increasing possible fees or taxable sales.
Threshold-based Check the portfolio and trade only when an asset category moves beyond your chosen percentage or relative limit. Higher; balances must be checked often enough to detect a breach. Directly responds to the size of drift. Can reduce unnecessary small trades, but a breach may require a taxable sale at an inconvenient time.
Combined Review on a calendar and trade only when drift exceeds the selected limit. Moderate and predictable. Balances scheduled oversight with a minimum correction size. Can limit turnover while still addressing material drift; results depend on the rule you choose.

Vanguard describes quarterly or yearly reviews and notes that annual rebalancing suits many investors. It also discusses threshold and combined approaches. These are provider practices, not a guarantee or individualized recommendation. Investor.gov describes calendar and drift-based reviews without declaring one universally best schedule.

For an illustrative policy only, an investor could write, “Review every June and December; trade when any major asset class is more than five percentage points from target.” The number is a policy choice in this example, not a threshold established by the SEC, Vanguard or Fidelity. Whatever rule you select, write down whether it is measured in percentage points, relative percentages, or another clearly defined way.

Calculate the correction

List the target and current values before deciding what to sell. A simple worksheet prevents the rally itself from becoming the decision maker.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Asset category Target percentage Current value Current percentage Difference Action direction
Stocks your plan your statement value value ÷ total current − target sell or direct new money elsewhere if overweight
Bonds your plan your statement value value ÷ total current − target buy or direct new money here if underweight
Cash or other category your plan your statement value value ÷ total current − target buy, hold or reduce according to the plan

To estimate a target dollar amount, multiply the current total portfolio value by the target percentage. The difference between that target amount and the current amount is the approximate correction. This is a planning calculation; actual orders, market movements, cash balances, fund restrictions and rounding can leave a small residual difference.

Use lower-turnover sources of money first

You do not always need to sell an appreciated holding. The SEC and the SEC/FINRA year-end investment bulletin identify several ways to move toward target.

Direct new contributions

Send new deposits to the underweight category instead of splitting money according to the current percentages. This increases the underweight without creating a sale. Check that your workplace plan, individual account or platform lets you choose the destination of each contribution.

Use dividends and interest

Leave distributions in cash temporarily or direct them to underweight investments rather than automatically reinvesting every distribution in the holding that generated it. Confirm the account’s default reinvestment setting and the timing of the payment.

Use planned withdrawals

If you are taking money from the portfolio, withdraw from an overweight category when that is consistent with your cash needs and tax situation. A withdrawal can reduce the overweight without a separate sale to raise spending cash, but it should not force you to ignore liquidity or diversification.

Sell and buy only for the remaining gap

If cash flows cannot bring the mix within your rule, sell enough of the overweight category to purchase the underweight category. A partial rebalance can correct the largest part of the drift while limiting turnover; a full rebalance seeks the target more closely but may create more orders, fees or taxable realizations.

Step-by-step rebalancing process

  1. Write down the target and its rationale. Record each asset category, its target percentage and the goals, time horizon and risk considerations behind it. Confirm that those circumstances have not changed.
  2. Set the scope. Decide whether the calculation includes every investment account, only one account, or a household-level view. Include cash and relevant holdings consistently.
  3. Collect current values. Use the latest statement or account screen, noting the valuation date. Market prices can move between the calculation and order execution.
  4. Calculate percentages and drift. Divide each category’s current value by the current total and subtract the target percentage. Compare the result with your written calendar, threshold or combined rule.
  5. Identify overweights and underweights. An overweight is above target; an underweight is below target. The remedy is to shift toward the target, not to guess whether the rally will continue.
  6. Apply cash flows first. Redirect upcoming contributions, dividends, interest or suitable withdrawals to the underweight categories. Estimate how much of the gap those flows can close.
  7. Review account and tax details before selling. In a taxable account, inspect tax lots, cost basis, holding periods, realized gains and losses, available loss-offset opportunities, fees and any account-specific restrictions. Ask a qualified tax professional about your circumstances when the consequences are material.
  8. Choose partial or full correction. Use a partial trade when a smaller move restores an acceptable range; use a fuller correction when the written plan requires closer alignment and the costs are acceptable.
  9. Place and verify orders. Check the security, account, dollar or share amount and order status. After settlement, recalculate the allocation because prices and executions may differ from the worksheet.
  10. Record the decision. Save the date, allocation, drift, cash-flow choices, orders and the next review date or threshold. The record makes the next decision follow the plan rather than the latest market story.

Tax and transaction-cost checks

Before selling an appreciated position, identify whether the account is taxable or has special tax treatment. The same sale can have different consequences depending on account type, tax lots, cost basis, holding period and your broader tax return. The SEC specifically warns that a chosen rebalancing method can trigger transaction fees or tax consequences; it does not provide an individual’s tax calculation.

Potential costs to check include trading commissions where applicable, bid-ask spreads, fund transaction fees, redemption fees, account charges and the tax effect of realizing gains. A no-commission trade can still have a spread or tax consequence. Conversely, avoiding every taxable sale can leave the portfolio materially outside its intended risk level.

Possible ways to reduce turnover include using contributions and distributions, selling only enough to return inside the permitted range, selecting tax lots deliberately where the account permits it, and spreading trades over more than one period when that remains consistent with the plan. These are risk-and-cost trade-offs, not guarantees of a particular tax result. Fidelity’s guidance, dated May 5, 2026, also emphasizes considering account type, taxes and the chosen threshold; its provider guidance is not individualized tax advice.

Taxable accounts versus tax-advantaged accounts

Taxable brokerage accounts

Taxable sales can create reportable gains or losses. Review each lot rather than assuming the account has one uniform cost basis. If you hold several lots of the same fund or stock, the broker’s default lot-selection method may not match your intention, so confirm the setting before submitting an order. Keep records of orders and basis information for tax reporting.

Tax-advantaged accounts

Some retirement and other tax-advantaged accounts may avoid immediate capital-gains reporting on an internal exchange, but rules, withdrawals, contribution limits and investment menus differ by account. Do not assume that a transaction is cost-free or unrestricted; check the account agreement and applicable tax rules.

Multiple accounts

When accounts are managed together, you can often place more of the corrective trade in the account where it creates the least tax or fee impact, while still respecting each account’s rules. Keep a single household allocation worksheet so one account is not repeatedly rebalanced without considering the others.

Common mistakes after a sharp rally

  • Automatically selling the winner. A gain alone does not prove that the holding is above your permitted range. Measure the allocation first.
  • Changing the target to justify the recent move. If your goals and risk tolerance are unchanged, a new target based solely on performance is a market-timing decision.
  • Using a threshold without defining it. State the asset categories, measurement date, percentage-point or relative method, and whether the rule applies across accounts.
  • Ignoring cash and distributions. Contributions, dividends and interest can alter the allocation and may offer a lower-turnover correction.
  • Rebalancing every small price movement. Frequent checks can produce unnecessary orders and taxable events. A written schedule or combined rule creates discipline.
  • Forgetting concentration inside a category. A portfolio can meet its stock percentage while one company, sector or geographic segment dominates the stock allocation. Your plan should define whether such concentration requires a separate limit.
  • Trading before checking settlement and order details. Confirm available cash, pending orders, fund cutoff times and whether the order is expressed in shares or dollars.
  • Assuming a provider’s example is personal advice. SEC, Investor.gov, Vanguard and Fidelity explain methods and considerations; none of the cited material determines your allocation or tax action.

How often to check after you rebalance

Follow the review frequency you recorded rather than reacting to daily headlines. A calendar review is simple to automate, while a threshold rule requires enough monitoring to detect a breach. A combined approach can provide a scheduled check without requiring a trade whenever drift is minor.

At each review, repeat the same worksheet: current values, percentages, drift, cash flows, costs and account constraints. If the allocation is inside the rule, document “no trade” and retain the next review date. If it is outside, decide whether cash flows will correct it or whether a partial or fuller transaction is justified.

Review the policy itself when your objective, time horizon, financial circumstances or risk tolerance changes. That is a different decision from rebalancing back to an unchanged target.

Worked allocation example

Assume, purely for illustration, a $100,000 portfolio with a 60% stock target and a 40% bond target. After a rally, stocks are worth $80,000 and bonds $20,000, so the current allocation is 80% stocks and 20% bonds. Returning exactly to the unchanged target would require a $20,000 shift from stocks to bonds, subject to price movement, available cash, taxes and fees. The SEC’s published 60%-to-80% illustration establishes the allocation change; the dollar amounts here simply show how the percentage calculation works.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

An investor who does not want to sell immediately could direct future deposits, dividends or interest to bonds. If those flows are too small to restore the allocation within the investor’s written rule, the investor could evaluate a partial correction rather than automatically selling the entire $20,000 difference. The appropriate choice depends on the plan and account consequences, not on a prediction about the next market move.

When not to rebalance immediately

Pausing can be reasonable when the calculation shows no breach, when a contribution or distribution scheduled soon will correct the drift, or when you need to resolve cost-basis, tax-lot, fee or account restrictions first. A pause should have a documented reason and a next review date; it should not become an indefinite decision to ignore the target.

Do not use rebalancing as a substitute for an emergency fund, debt plan, insurance review or a decision about whether the target itself matches your circumstances. Those issues can change the appropriate allocation, but they are separate from correcting drift after a rally.
