A long market rally can make your portfolio riskier without a single trade. When stocks rise faster than bonds or cash, stocks become a larger percentage of the account and the portfolio may no longer match the allocation chosen for your goals. Rebalancing means bringing the mix back toward an appropriate target—or deciding that the target itself should change because your goals, time horizon, finances, or risk tolerance have changed. It is a risk-control process, not a prediction that the rally will end.

Why a rally can change your portfolio

Portfolio percentages are relative. If one asset class appreciates faster than the others, its weight increases while the weights of the lagging assets fall, even though the dollar value of every holding may have risen. That is called allocation drift.

The U.S. Securities and Exchange Commission’s Investor.gov uses an explanatory example in which an investor starts with a 60% stock target. After stocks rise, stocks represent 80% of the portfolio. The figures illustrate how drift works; they are not a population statistic and do not show that any particular rebalancing strategy produces a specific return.

A second Investor.gov illustration starts at 80% stocks and 20% bonds and ends a year later at 85% stocks and 15% bonds. That example likewise demonstrates changing exposure, not a forecast or measured performance result. The practical issue is that the investor now has more stock-market exposure than the plan originally specified.

What the drift means for risk

Stocks generally fluctuate more than high-quality bonds or cash. A larger stock weight can therefore create larger losses during a downturn than the investor intended to tolerate. It can also leave too little in the assets needed for a near-term withdrawal or a planned purchase. The correct response depends on the purpose of the money, not on whether the recent rally feels convincing.

Rebalancing is different from changing your investment plan

Before selling anything, identify why the target allocation exists. A target reflects a combination of goals, time horizon, risk tolerance, and financial circumstances. If those inputs are still valid and market movement alone caused the drift, restoring the target is a rebalancing decision. If an upcoming expense is closer, income has become less reliable, debt has changed, or you no longer accept the portfolio’s potential volatility, the appropriate action may be to adopt a new target instead.

Questions to answer before a trade

  • What are the goals for this account, and when will each goal require money?
  • Has your ability or willingness to tolerate a substantial decline changed?
  • Has your income, emergency reserve, debt, family situation, or other financial circumstance changed?
  • Was the difference caused by market movement, or did you intentionally change a holding?
  • Does every investment inside each broad category still serve the goal, or has a holding become unsuitable, unusually concentrated, or obsolete?

Recent outperformance by one asset class is not, by itself, a reason to rewrite a long-term allocation. Rebalancing is intended to keep a plan in sync with its chosen risk level, not to sell the winner because it has gone up or to buy a laggard because it has fallen.

A step-by-step process after a rally

1. Measure the current allocation

List each account and its current market value. Group holdings into the broad categories that drive your plan—usually stocks, bonds, and cash—then calculate each category’s percentage of the total portfolio. Use current values, not the percentages from old statements.

For example, if a $100,000 portfolio now contains $78,000 in stocks, $17,000 in bonds, and $5,000 in cash, the current mix is 78% stocks, 17% bonds, and 5% cash. Compare that with the target you actually intend to use. Also inspect the composition within each category: a stock allocation can be distorted by one company, one industry, or one country even when the broad percentage looks correct.

Include all accounts that are governed by the same investment plan when practical. If a workplace plan, individual retirement account, and taxable account are managed together, an allocation that looks balanced in one account may be materially overweight when viewed at the household level. Keep a separate record of account location because taxes and available investments differ by account.

2. Confirm or revise the target

Write the target percentages and a brief reason for each. A target is useful only when it is connected to a time horizon and a loss tolerance you can live with. Someone saving for a purchase in a few years may need a different mix from someone funding a goal several decades away, even if both experienced the same rally.

Do not mechanically restore an old target if your circumstances changed. A target-date fund, for example, is designed for an intended date and normally follows a glide path that becomes more conservative as that date approaches. Its adviser handles allocation changes inside the fund, but you still need to check that the selected date and the fund’s holdings fit your situation.

3. Quantify the gap

For each category, subtract the target dollar amount from the current dollar amount. In the $100,000 example, a 60% stock target would equal $60,000, so $78,000 in stocks represents an $18,000 overweight. A 35% bond target would equal $35,000, so $17,000 is an $18,000 underweight; a 5% cash target is already on target. This calculation shows what needs to move without implying that a single percentage is right for every investor.

Decide in advance what counts as material. A tiny difference may not justify a taxable sale or a trading fee, while a large divergence can alter the portfolio’s risk. The SEC and Vanguard describe both calendar reviews and drift thresholds, but neither establishes one universally correct percentage band.

4. Select a rebalancing method

There is no requirement to sell every overweight holding. Choose the least costly method that can bring the portfolio close enough to its target without creating a new problem.

Approach How it works Main trade-off
Calendar-based Review and rebalance at a chosen interval. Easy to remember, but a scheduled review can prompt trades when drift is insignificant. Investor.gov gives six or twelve months as examples experts may recommend, not as mandatory intervals.
Threshold-based Trade when an asset class moves outside a preset allocation band. Connects action to the size of drift, but requires monitoring and a threshold chosen before emotions take over.
Combined rule Review on a calendar and trade only when drift exceeds the preset band. Provides a reminder and a trigger, while still requiring a sensible personal rule.
Cash-flow rebalancing Send new contributions, dividends, and interest to underweight categories; when taking money out, draw from overweight categories where appropriate. Can reduce sales of appreciated assets, but may correct a large drift slowly.
Sell and buy Sell part of an overweight category and purchase an underweight category. Restores the mix directly, but sales can create transaction costs and taxable gains.
Managed allocation fund Use a fund whose adviser maintains the allocation and, for a target-date design, usually shifts toward a more conservative mix near the selected date. Requires less hands-on maintenance, but the glide path, fees, and holdings must still suit the investor.

5. Check account location, fees, and taxes

A sale in a taxable account can realize a capital gain or loss. The tax result depends on your jurisdiction, holding period, cost basis, account type, and other facts. Retirement and other tax-advantaged accounts may have different consequences, but the account label alone does not make a transaction automatically cost-free.

Before placing an order, review the broker’s transaction charges, fund expenses, bid-ask spreads, redemption rules, and any account-specific restrictions. Investor.gov’s guidance is direct: “Before you rebalance your portfolio, you should consider whether the method of rebalancing you decide to use will trigger transaction fees or tax consequences.” That is a decision checkpoint, not individualized tax advice.

If a taxable sale would create a large gain, compare alternatives: direct new money to the underweight, redirect dividends and interest, use withdrawals from an overweight category, or make a partial adjustment now and review again under your rule. A tax professional can evaluate your specific basis and filing situation; do not infer a tax strategy from a general allocation article.

6. Execute deliberately

  1. Record the target percentages, current percentages, and the dollar gap for each category.
  2. Choose the account or accounts where an adjustment creates the fewest fees and tax complications.
  3. Place orders that reduce the overweight and add to the underweight, or change contribution instructions if using cash flows.
  4. Check the resulting allocation after trades settle. Market prices can move between the order and settlement, so the final percentages may not be exact.
  5. Save the date, the rule used, and the reason for the trade. This record helps distinguish a planned rebalance from an emotional reaction to headlines.

How to choose between the methods

Use cash flows when the drift is manageable

Someone making regular contributions can often direct the next deposits toward underweight categories instead of selling appreciated positions. Dividends and interest can be routed the same way. If withdrawals are required, funding them from an overweight category can move the allocation in the desired direction. This approach may avoid an immediate taxable sale, but it cannot quickly correct a major imbalance when contributions are small relative to the portfolio.

Sell and buy when the risk difference is material

A direct exchange is more decisive when the current mix is far outside the target or when the account has no useful cash flow. Sell only the amount needed to address the calculated gap, rather than liquidating an entire asset class because the market has rallied. In taxable accounts, compare lots and potential gains before selecting what to sell, and verify that the replacement investment still meets the plan’s diversification and cost requirements.

Consider a managed allocation only as a complete-plan choice

A target-date or other managed allocation fund can automate internal rebalancing. That convenience does not make every fund interchangeable. Check the intended date, glide path, stock and bond definitions, fees, and whether the fund includes cash or other assets that affect your overall mix. If you hold additional investments outside the fund, the household allocation can still drift.

Setting a review rule you can follow

A rule prevents every market headline from becoming a new strategy. Calendar reviews are simple: choose an interval you can remember, such as a semiannual or annual check, then calculate the allocation on that date. Investor.gov mentions six- and twelve-month examples, while the SEC also notes that rebalancing tends to work best relatively infrequently.

A threshold rule uses a preselected band around each target. For example, you might review whenever a category moves outside its band, but the width should reflect your tolerance for risk, trading costs, taxes, and monitoring effort. The cited guidance does not identify a universal threshold. A combined rule—calendar review plus a threshold trigger—can be practical for investors who want both a reminder and a reason to trade.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Write down whether your rule applies to each account or to the combined household portfolio, how cash is classified, and whether you will use current or closing-day prices. Apply the same method consistently. Changing the band after every rally or decline turns a risk-control process into performance chasing.

Common mistakes after a long rally

  • Trying to call the top: Selling everything because prices rose is a market-timing decision, not ordinary rebalancing.
  • Chasing the recent winner: Increasing an asset class solely because it outperformed can make the next decline more damaging.
  • Using an old target blindly: A target created for a different job, income level, or time horizon may no longer fit.
  • Ignoring the whole portfolio: Rebalancing one account without checking other accounts can leave the combined allocation unchanged.
  • Overtrading small differences: Frequent transactions can add fees, taxes, and complexity without meaningfully changing risk.
  • Forgetting concentration: Broad stock and bond percentages can look correct while one security, sector, or country dominates inside them.
  • Assuming automation solves suitability: An automated fund follows its design; it cannot know that your goal date or risk tolerance has changed unless you make a new selection.
  • Expecting a return guarantee: Neither calendar, threshold, cash-flow, nor sell-and-buy rebalancing guarantees higher returns, lower taxes, or protection from losses.

Worked example: separating drift from a changed goal

Suppose an investor originally chose 60% stocks, 35% bonds, and 5% cash for a long-term goal. After a rally, the account is 78% stocks, 17% bonds, and 5% cash. The first question is not whether stocks will keep rising; it is whether the 60/35/5 target still describes the investor’s needs.

If the goal date, finances, and risk tolerance are unchanged, the investor can calculate the $18,000 stock overweight and $18,000 bond underweight in a $100,000 portfolio, then decide whether cash flows, a partial move, or a sale-and-buy transaction is most efficient. If the investor now needs the money in three years or can no longer tolerate a major decline, the correct outcome may be a newly designed, more conservative target rather than a mechanical return to 60% stocks.

In neither case does the example prove that rebalancing improves returns. It shows how to connect an action to a stated plan and to account-level consequences.

When to seek individual advice

Consider a qualified financial professional when several accounts, concentrated employer stock, restricted holdings, complex tax lots, required withdrawals, or a major life change make the decision difficult. Investor.gov also points readers toward professional help when identifying ways to minimize costs and tax consequences. A professional can review your facts; no general article can calculate your personal tax bill or select a universally suitable allocation.

A practical checklist

  • Record current values and percentages for stocks, bonds, cash, and important subcategories.
  • Write the target and the goal, time horizon, risk tolerance, and circumstances behind it.
  • Decide whether drift or a genuine life change is driving the review.
  • Calculate the dollar gap and define what level of drift is material for your plan.
  • Compare cash-flow, partial, and sell-and-buy methods.
  • Check account type, cost basis, fees, spreads, and possible tax consequences.
  • Place only the trades needed to restore the chosen allocation.
  • Document the action and schedule the next calendar or threshold review.

Bottom line

After a long rally, first measure how far your current allocation has moved from the target. Then decide whether the target still fits your goals and risk tolerance. If it does, use a consistent, infrequent rule and the least costly method—often cash flows first, with selling only when the drift is material. If your circumstances changed, redesign the allocation instead of treating the old percentages as permanent. Rebalancing keeps risk aligned with a plan; it does not predict markets or guarantee a better result.
