Start by protecting your plan, not by trying to predict the next trading session. During a sharp selloff, separate money you need soon from money invested for long-term goals, check whether your target allocation still fits your circumstances, review concentration and allocation drift, and rebalance deliberately if your rules call for it. Avoid an all-in move to cash or an all-out sale made purely from fear: selling after prices fall can lock in losses, while waiting for a safe-looking reentry can leave you out of a recovery.

This is general investor education, not individualized investment, legal, or tax advice. Securities rules, tax treatment, account types, and suitable allocations vary by country and by person.

What to do first when the market drops fast

A selloff changes account values immediately, but it does not automatically change your goals, time horizon, income needs, or ability to tolerate risk. Use a short decision sequence before placing a trade.

  1. Pause discretionary trading for a moment. Write down what changed in your life, rather than what changed on a price chart. A market decline alone is not proof that your investment plan is wrong.
  2. Identify near-term cash needs. List bills, planned withdrawals, tuition, a home purchase, and the reserve you rely on for emergencies. Mark which dollars must remain liquid and which are intended for long-term growth.
  3. Check your target allocation. Compare current percentages of stocks, bonds, cash and other holdings with the target you selected for your goals. A fall in stocks can leave the portfolio underweight stocks; a rally in another asset can create the opposite drift.
  4. Look through fund labels. Confirm what each fund or exchange-traded fund actually owns. A narrowly focused fund, sector fund or single-country fund may not provide the diversification its name suggests.
  5. Apply your written rule. If your policy uses a calendar review, a threshold band, or both, follow that process. If you have no rule, make a considered plan rather than improvising after a large daily move.

The U.S. Securities and Exchange Commission’s Investor.gov guidance frames allocation around time horizon and risk tolerance. That means a near-term spending goal should be assessed differently from a retirement goal decades away.

Separate money for spending from money for growth

Liquidity is the first practical defense against being forced to sell a depressed investment. Create two lists: money needed for known obligations in the near term and money intended to remain invested for longer-term goals. The exact size of a cash reserve depends on your obligations, income stability and other resources; no universal emergency-fund number is established here.

Near-term obligations

Cash and cash equivalents are generally less volatile and lower-return than stocks and bonds, making them useful for expenses that cannot wait for a market recovery. They still have a cost: inflation can reduce purchasing power, especially when money remains in cash for many years. Keep the amount and location consistent with when you will need it and how quickly it can be accessed.

Intermediate goals

For a goal several years away, consider how much volatility you can accept and whether a forced sale would damage the plan. A portfolio built entirely for long-term growth may be unsuitable for a known withdrawal date. Conversely, moving all long-term assets to cash because of a temporary decline can expose the goal to inflation and missed growth.

Long-term goals

Retirement or other distant goals normally have time to recover from many market declines, but only if the allocation is one you can actually hold. If you discover that the current mix would make you abandon the plan in a downturn, that is a signal to review the risk level in a calm period, not a reason to make an all-or-nothing forecast about the next market move.

Recheck the risk your allocation is taking

Ask whether your financial circumstances or behavior has changed:

  • Has the date or size of a goal moved closer?
  • Do you expect a change in income, employment, debt payments or planned withdrawals?
  • Could you tolerate another substantial decline without selling in panic?
  • Are you relying on the portfolio for current income?
  • Has the portfolio become more concentrated than you intended?

If the answers show that the original allocation no longer fits, changing it can be reasonable. Describe that change accurately: it is a response to your circumstances and risk capacity, not a prediction that prices will continue falling.

Willingness versus ability to take risk

Risk tolerance has an emotional and a financial side. You may be willing to accept volatility but unable to do so if you need the money next year. You may also have a long time horizon but find the current fluctuations psychologically unmanageable. A suitable plan must account for both willingness and ability to bear loss.

Use diversification to reduce concentration risk

Diversification spreads exposure across assets, issuers, sectors, geographies and other risk drivers. It can reduce the damage from one company, industry or market performing badly, but it cannot eliminate losses when broad markets fall.

Check what you really own

Review holdings at the security level and in aggregate. Two funds can own many of the same large companies, so simply counting fund tickers can exaggerate diversification. A fund focused on one industry or country may be useful for a specific purpose, yet it should not be treated as a complete portfolio by itself.

Understand that each asset has trade-offs

Stocks can provide long-term growth but fluctuate sharply. Bonds can diversify stock exposure and provide interest income, yet bond funds can lose value when interest rates rise and can suffer credit losses. High-yield bonds can carry risk closer to equities than to high-quality bonds. Cash has low market volatility but faces inflation and opportunity-cost risk. None of these categories is risk-free or interchangeable.

Review concentration created outside the portfolio

Employer stock, restricted shares, options, real estate, business ownership and large single-company positions can change your total exposure even when a brokerage account appears diversified. Include these exposures when deciding whether the portfolio still matches your plan.

Rebalance with a rule, not a headline

Rebalancing restores a portfolio toward a chosen target after market movements create drift. It is a risk-management process, not a signal that the market is about to rise or fall.

Calendar-based reviews

Investor.gov describes reviewing on a schedule such as every six or twelve months. Vanguard’s educational material discusses calendar, threshold and combined methods and reports that an annual rebalance is optimal for many investors in its analysis. These are approaches, not a universal requirement. A relatively infrequent review can reduce unnecessary trading and make the process easier to follow.

Threshold-based reviews

Set a permitted band around each target and review when an asset moves outside it. Thresholds respond to actual drift rather than to a calendar date, but they require monitoring and a clear definition of the band.

Combined rules

A combined approach uses a scheduled check and trades only when an allocation also breaches a threshold. Whatever method you choose, write down the target, review frequency, permitted drift and circumstances that justify a broader plan change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use cash flows before selling

Direct new contributions, dividends or interest toward an underweight asset when practical. This can restore balance without realizing a gain or paying a trading fee. If sales are necessary, consider partial rebalancing or address the most materially overweight and underweight holdings first. Account type, tax basis, fees and bid-ask spreads can change which trade is most efficient.

Compare the main responses to a selloff

Response Best suited purpose Main benefit Important risks or costs
Maintain a diversified target allocation Long-term goals when the target still fits Avoids making a short-term forecast and preserves exposure to recovery Does not prevent losses or guarantee a quick recovery
Hold a planned cash reserve Near-term spending and liquidity Reduces the chance of forced selling to meet an obligation Inflation can erode purchasing power; excess cash can miss long-term growth
Add or maintain high-quality bond exposure Portfolio diversification and income, when consistent with the plan Can reduce dependence on stock returns Interest-rate, credit, duration and fund-specific risks; high-yield bonds may behave more like equities
Rebalance toward a written target Allocation drift after market movements Restores the risk level you selected May create taxes, fees and spreads; it is not a market-timing forecast
Move long-term assets entirely to cash Only when a genuine change in goal, horizon or risk capacity warrants a new plan Reduces market volatility temporarily Locks in losses, creates inflation and opportunity-cost risk, and makes reentry timing difficult

Evaluate each choice by purpose and time horizon, liquidity, downside tolerance, inflation and rate sensitivity, diversification, tax and transaction costs, and whether you can follow the plan under stress.

Why an all-cash reaction can backfire

After a severe decline, selling may feel safer because the account stops moving with the market. The risk is that the sale converts an unrealized loss into a realized one and leaves you needing to decide when to buy back. The strongest rebound days often occur close to the worst decline days, so waiting for certainty can mean missing part of the recovery. This is a market-timing risk, not a promise that markets recover quickly or that staying invested always wins.

Vanguard published a retrospective comparison of a balanced 60% stock/40% bond portfolio moved to 100% cash for three months after U.S. equity declines of at least 10% over three-month periods from January 1980 through December 2023. In that historical sample, the cash move underperformed the market over the subsequent period 74% of the time, with average underperformance of 4.1%. Over six months, the figures were a 71% probability and 7.4% average underperformance; over twelve months, 87% and 13.3%. These figures describe that specific sample, portfolio comparison and methodology, not a forecast for your account. They should not be read as proof that every diversified portfolio will recover on the same timetable.

SEC Investor Education Director Lori Schock summarized the long-term principle this way: “Remember, it’s time in the market that counts, not timing the market.” That statement is a general discipline, not a guarantee of future returns.

Retirement accounts and withdrawals during volatility

A 401(k), individual retirement account or similar account does not become safer merely because it is tax-advantaged. The same questions still apply: when will you need the money, how flexible is your spending, and does the allocation fit your risk capacity?

If you are still contributing

Check whether contributions are reaching the intended asset categories and whether employer stock or a default fund has created concentration. Rebalancing through new contributions can reduce sales and taxable activity in accounts where that matters.

If you are taking income

Separate essential spending from discretionary spending. Maintaining sufficient liquid or cash-like assets for planned needs can reduce pressure to sell depressed investments. Vanguard retirement research lead Kelly Hahn describes the approach as adapting and being flexible, including reducing discretionary spending when markets are volatile and considering flexible withdrawals. The ranges discussed in that vendor transcript are illustrations, not a withdrawal rule for every retiree.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Sequence-of-returns pressure

Large withdrawals during a decline can leave fewer assets available for a later recovery. A spending plan that allows temporary reductions, uses other income sources, or draws from a planned liquidity reserve may reduce that pressure. Any withdrawal-rate or tax decision should be modeled for your account, age, jurisdiction and household needs.

Check taxes and trading costs before changing holdings

A trade can create a taxable gain or loss, a commission or spread, and a change in account-level risk. Review the account type and cost basis before selling. Tax treatment differs between taxable accounts and retirement accounts and can depend on local rules.

Cash-flow rebalancing

Using contributions, dividends or interest to buy underweight assets can limit realized gains and trading costs. It may not be enough when the drift is large, but it is a useful first check.

Tax-loss harvesting and Roth conversions

Vanguard staff identify tax-loss harvesting and Roth conversions as strategies some investors may consider during a downturn. Both have account-specific rules, timing issues and possible tax consequences. Treat them as topics for a qualified tax or financial professional, not as automatic instructions.

Specialized hedges are not a universal solution

Options, inverse funds, leveraged products and other hedges can behave very differently from a broad portfolio. They may involve expiration, path dependency, financing costs, liquidity constraints or a risk of losing the hedge’s value while the portfolio changes. A diversified allocation, an appropriate liquidity reserve and a written rebalancing rule are the core defenses supported here; specialized strategies require separate expertise and monitoring.

A practical selloff checklist

  • Write down the goal and date for each major account.
  • List upcoming withdrawals and identify the assets reserved for them.
  • Confirm that emergency liquidity is separate from long-term investments.
  • Export current holdings and calculate exposure by asset class, sector, geography and issuer.
  • Compare current weights with the target and note any drift.
  • Read the prospectus or holdings report for funds that may be narrowly focused.
  • Review contribution destinations, dividend settings and employer-stock exposure.
  • Apply your calendar, threshold or combined rebalancing rule.
  • Estimate taxes, fees, spreads and any account restrictions before trading.
  • Record what you changed and when the next review will occur.

Vanguard senior manager Vince Sobocinski advises investors to reflect on their goals and financial plan and resist the temptation to deviate. That guidance is most useful when translated into a written process you can repeat in both rising and falling markets.

Common mistakes to avoid

Trying to call the bottom

No indicator in this material establishes when a selloff will end. A decision based solely on a forecast adds timing risk to market risk.

Assuming every bond is defensive

Bond maturity, duration, credit quality and fund structure matter. A high-yield fund can carry equity-like downside, while a long-duration bond fund can be sensitive to interest-rate changes.

Confusing more tickers with diversification

Overlapping funds can leave you concentrated in the same companies or factors. Review underlying holdings rather than the number of line items.

Trading without checking taxes

A sale that looks like a simple rebalance can create a gain, loss, wash-sale issue or account restriction depending on the jurisdiction and account.

Using a cash reserve as a permanent allocation by accident

Cash is useful for liquidity, but an unplanned permanent shift can expose a long-term goal to inflation and missed returns.

Ignoring behavior

The mathematically attractive allocation is not suitable if you will abandon it at the first severe decline. A slightly less aggressive plan that you can maintain may better serve the goal.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When to obtain individualized advice

Consider a qualified financial or tax professional when you have concentrated company stock, complex compensation, a large taxable sale, multiple retirement accounts, a near-term retirement date, a required withdrawal, cross-border tax issues or a household that depends on portfolio income. Ask how the adviser is compensated, what credentials and regulatory obligations apply in your jurisdiction, and whether the recommendation accounts for all of your assets and liabilities.

For everyone else, the core safeguard is straightforward: keep near-term money liquid, diversify the money assigned to long-term goals, set a risk level you can live with, and rebalance according to a rule rather than a headline. A selloff is a reason to check the plan—not an instruction to abandon it.
