Historical returns tell you what an investment earned, not how it could hurt you, how quickly it might lose value, or which conditions would expose the loss. A robust risk review combines downside and drawdown measures, benchmark-relative deviation, factor and instrument sensitivities, concentration, liquidity, leverage, and scenario tests. The right mix depends on the portfolio’s objective, benchmark, time horizon, cash needs, and ability to absorb losses.
This framework follows the portfolio-risk concepts in CFA Institute’s 2026 curriculum. It is an analytical guide, not individualized investment advice.
Why historical returns are not a complete risk measure
A return series can look attractive while hiding risks that appear only in a particular market regime. A portfolio may have had smooth results because prices were infrequently marked, because several holdings were exposed to the same factor, or because leverage amplified gains without yet producing a loss. Past performance also samples only the conditions that occurred during the chosen period.

- How much can the portfolio vary in ordinary conditions?
- How far could it fall from a previous high, and how long might recovery take?
- How different could it be from its benchmark?
- Which securities, sectors, currencies, or factors drive the result?
- What happens if rates, equity prices, volatility, correlations, or liquidity change together?
- Can positions be sold when cash is needed, and at what cost?
Answering those questions requires measures that describe different loss shapes and different sources of exposure. No single statistic captures total loss potential, tail behavior, implementation frictions, and model uncertainty at the same time.
1. Define the risk question before choosing a metric
Start by writing down the mandate. A measure is useful only when it matches what the investor is trying to protect.
Record the objective and reference point
- Absolute objective: The concern is the portfolio’s own variability or loss, regardless of an index. Absolute risk measures include volatility, drawdown, and modeled tail loss.
- Benchmark-relative objective: The concern is falling short of, or deviating from, a specified benchmark. Active risk and tracking error become central.
- Liability or cash-flow objective: The concern is meeting withdrawals, spending, collateral calls, or future obligations. Liquidity, duration, and stress cash needs deserve priority.
Write the benchmark’s name, currency, rebalancing convention, and return type (price or total return) when one applies. A tracking-error result is not meaningful if the benchmark is undefined or changes during the measurement period.
Set the horizon and loss tolerance
Specify the decision horizon and the frequency at which returns will be measured. A daily tail estimate answers a different question from a one-year loss estimate. Also state the loss, drawdown, or benchmark shortfall that would change the investment decision. Risk preferences are part of portfolio choice; a mathematically small deviation may still be unacceptable if it conflicts with the investor’s capacity or need for capital.
Identify cash needs and constraints
List required withdrawals, collateral obligations, redemption terms, position limits, leverage limits, currency restrictions, and any assets that cannot be sold quickly. These constraints determine which risks are tolerable even when headline performance looks stable.
2. Build a dashboard instead of relying on one number
Use a dashboard in which each measure answers a distinct question. The table below separates the purpose, interpretation, and main limitation of common measures.
| Measure | Question it answers | What it describes | Important limitation |
|---|---|---|---|
| Volatility (standard deviation) | How widely have returns varied around their average? | Total dispersion of portfolio returns | Does not identify the source of losses or distinguish upside from downside variation |
| Tracking error | How much might results differ from the benchmark? | Dispersion of active returns | Requires a relevant, consistently defined benchmark |
| Beta | How sensitive is the portfolio to a selected equity-market movement? | One factor sensitivity | Does not capture all factors, nonlinear effects, or tail losses |
| Maximum drawdown and duration | What was the largest peak-to-trough loss, and how long did recovery take? | Observed loss path and time underwater | Historical episodes may not recur |
| Sortino ratio | How much return was earned relative to a chosen downside threshold? | Downside-oriented performance appraisal | Result changes with the threshold, horizon, and return frequency |
| Value at Risk (VaR) | What modeled loss threshold is exceeded only at a selected probability? | Conditional loss quantile over a stated horizon | Not the maximum possible loss; highly dependent on data and assumptions |
| CVaR or expected shortfall | What is the average modeled loss beyond the VaR cutoff? | Average loss in the modeled tail | Still conditional on the chosen model, horizon, and confidence level |
| Concentration and factor exposure | Which positions or common drivers could dominate results? | Security, sector, geography, currency, and factor dependencies | Look-through data may be incomplete or stale |
| Liquidity and leverage measures | Can the portfolio meet cash needs without forced selling? | Exit capacity, financing, margin, and trading costs | Normal-market estimates can understate stress conditions |
| Scenario and stress results | What could happen under a specified adverse environment? | Portfolio response to historical or hypothetical shocks | Results depend on the scenario and assumed co-movements |
3. Measure ordinary variation and benchmark-relative risk
Volatility: a broad dispersion measure
Volatility is commonly calculated as the standard deviation of portfolio returns. It is useful for comparing the consistency of returns when the return frequency, data window, and calculation method are the same. It can also feed other models that estimate portfolio loss.
Volatility treats deviations above and below the average as variation. A portfolio with frequent gains and occasional sharp losses can have the same standard deviation as one with frequent small losses and gains, even though the investor experiences them very differently. Volatility should therefore be a starting point, not a complete risk assessment.
Tracking error: risk relative to a benchmark
Tracking error measures the dispersion of active returns: portfolio return minus benchmark return. It is appropriate when the mandate is to stay close to an index or to control the chance of materially lagging it.

Interpret it alongside the sources of active risk. Two portfolios can have the same tracking error while one is diversified across small positions and the other is dominated by a single sector bet. Confirm that the benchmark reflects the portfolio’s opportunity set, currency, income treatment, and rebalancing rules.
Beta: one market sensitivity
Beta estimates how portfolio returns have moved with a selected equity-market benchmark. A beta above or below the benchmark’s level indicates greater or lesser sensitivity to that factor over the estimation period. Beta is useful for explaining equity-market exposure, but it is not a complete loss estimate: it omits other factors, concentration, leverage, nonlinear payoffs, and liquidity.

Maximum drawdown and drawdown duration
Maximum drawdown is the largest loss from a portfolio high point to a subsequent low before recovery begins. Pair the depth with drawdown duration: the time from the peak until the portfolio recovers, or the time it remains below that peak when recovery is incomplete.
Drawdown answers a practical question that volatility does not: “How much capital was actually lost along a path?” Report the observation period, valuation frequency, whether distributions are reinvested, and whether the current drawdown is still open. A short, severe drawdown and a shallow, multi-year drawdown can have the same percentage loss but very different effects on spending plans and investor behavior.
Sortino ratio and the definition of downside
The Sortino ratio compares return with downside deviation relative to a chosen target or minimum acceptable return. State that threshold explicitly. A zero target, an inflation-linked target, and a liability return target produce different results. The ratio is meaningful only when the target, horizon, and return frequency match the decision being made.
Value at Risk (VaR)
VaR is a modeled loss threshold over a specified time horizon and confidence level. In plain language, it estimates a loss amount that the model expects to exceed only at the selected probability under its stated conditions. It is not a worst-case loss, and it says nothing by itself about how large losses may be beyond the threshold.

Random freezes, missing sound and display glitches usually trace back to one bad driver. Find and replace yours safely.Free scan · under a minuteEvery VaR figure should state:
- the horizon, such as a day, month, or year;
- the confidence level;
- the return frequency and historical data window;
- the method, such as historical, variance-covariance, or simulation-based estimation;
- the portfolio valuation date and currency; and
- whether fees, spreads, taxes, and derivatives exposures are included.
CVaR or expected shortfall
CVaR, also called expected shortfall, estimates the average loss in the modeled outcomes that exceed the VaR cutoff. It therefore provides information about tail severity that VaR omits. It remains a conditional estimate: changing the horizon, confidence level, data, valuation assumptions, or simulation method can change the result substantially.
Compare downside measures on equal terms
Do not rank a daily VaR, a monthly drawdown, and a multi-year maximum drawdown as if they were interchangeable. Align their horizon, return frequency, confidence or downside threshold, observation window, currency, and calculation method. The CFA Institute’s portfolio-performance material emphasizes that the measures answer different questions and that underlying data can be limited or erroneous.
5. Look through holdings to find the exposures behind the returns
Asset labels such as “balanced fund” or “multi-asset portfolio” do not reveal every source of risk. Analyze the underlying holdings and, where possible, the economic factors that drive them.

Concentration by position, sector, and geography
Calculate the portfolio weight of each security and aggregate exposures by issuer, sector, industry, country, and region. Check indirect duplication: several funds may own the same companies, and a broad index can still be heavily exposed to one industry. Concentration analysis should use look-through holdings when the vehicle invests in other funds or derivatives.
Factor exposures
Estimate net exposure to factors such as equity beta, size, value, momentum, quality, rates, credit, inflation, and volatility when the data and model support it. Factor estimates for alternative assets can be especially sensitive to the historical look-back period. A reported correlation or low volatility may reflect stale valuations rather than genuinely independent economic behavior.
Currency exposure
Separate the currency of the security, the currency of its cash flows, and the currency in which the investor measures wealth. Identify hedged and unhedged portions, hedge maturities, and collateral requirements. Currency moves can dominate otherwise diversified foreign holdings.
Leverage and embedded leverage
Record borrowed money, derivatives notional exposure, short positions, financing terms, margin requirements, and collateral triggers. Gross and net exposure can tell different stories. A portfolio may appear diversified by holdings while its financing structure magnifies a common market move.
Illiquidity and valuation risk
Identify assets with infrequent trading, lockups, gates, redemption notice periods, side pockets, or dealer-dependent pricing. Illiquid assets can show artificially smooth returns and understated correlations because valuations are appraised or updated with a delay. Treat the reported risk metrics as estimates of the marks, not proof that the positions can be exited at those values.
Quick wins for a faster PC:
Scan for outdated or missing drivers - takes under a minuteDriver Scan →Repair Windows errors before they cause bigger problemsFix Now →6. Use sensitivity measures to explain how value may move
Sensitivity measures translate selected risk-factor changes into an estimated change in value. They explain exposure; they do not rank total loss potential on their own.
Equity beta
Use beta to estimate response to a defined equity-market move, while checking whether the estimation period includes the market regimes relevant to the decision. A stable-looking beta can change when leverage, sector composition, or correlations change.
Bond duration and convexity
Duration approximates a bond or bond portfolio’s price sensitivity to a change in interest rates. Convexity improves the estimate for larger rate moves by describing how the sensitivity itself changes as yields move. Include key-rate or maturity-bucket exposures when a parallel rate shift is not the only concern, and assess credit-spread exposure separately from government-rate exposure.
Option delta, gamma, and vega
For options and option-like positions:
- Delta estimates the first-order value response to a move in the underlying.
- Gamma describes how delta changes as the underlying moves, revealing nonlinear exposure.
- Vega estimates sensitivity to implied-volatility changes.
Review these sensitivities together with expiration, strike, liquidity, collateral, and gap-risk assumptions. A small current delta can conceal large gamma or vega exposure during a fast market move.

7. Test adverse conditions with scenarios and stress tests
Historical scenarios
Apply the portfolio’s current holdings to a selected historical episode, such as a recession, rapid rate increase, credit shock, or high-inflation period. Historical scenarios show how the present portfolio might have behaved if the selected changes were repeated. They do not establish that the same sequence, liquidity, or policy response will recur.
Hypothetical stress scenarios
Specify severe but plausible moves in rates, equity prices, credit spreads, currencies, volatility, and correlations. Include joint moves rather than testing each factor only in isolation. Document the assumed shock, order of events, rebalancing rules, option repricing method, and liquidity haircut.
Reverse stress testing
Start with a failure outcome that matters to the investor, such as breaching a loss limit, missing a cash obligation, or triggering a margin call. Work backward to identify the combination of factor moves, defaults, financing changes, and trading constraints that could produce it. Reverse stress testing can reveal vulnerabilities that ordinary “one shock at a time” analysis misses.
Backtesting
A backtest approximates how a strategy would have performed if its rules had been applied to past data. Separate the backtest period from the period used to develop the rules, account for transaction costs and rebalancing, and avoid using information that was unavailable at the time. A successful backtest is evidence about the tested history, not proof of future behavior.
Simulation and sensitivity analysis
Simulation examines a user-specified hypothetical environment. Sensitivity analysis changes one or more assumptions to show how dependent the result is on rates, correlations, economic growth, volatility, or other inputs. CFA Institute describes these tools as complements to historical analysis because historical records cover only a limited set of possible future observations.
8. Include liquidity, leverage, and implementation costs
Risk exists not only in the market price but also in the ability to implement or unwind a position. Estimate the time required to sell, expected bid-ask spread, market impact, financing cost, margin requirement, and settlement constraints. CFA Institute portfolio-construction material distinguishes explicit costs from implicit costs such as delay and slippage.
Run liquidity analysis under stress rather than only in normal markets. Ask whether several positions would need to be sold at once, whether redemptions could be gated, whether collateral calls would arrive before assets could be sold, and whether a price used for reporting would be available in an actual transaction.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.9. Check data and model quality before trusting the output

10. A repeatable measurement workflow
Use this sequence for a portfolio review or investment comparison.
- State the decision. Write whether the goal is capital preservation, meeting liabilities, controlling benchmark deviation, or evaluating a return opportunity.
- Define the reference point. Record the benchmark, currency, horizon, cash needs, and loss or shortfall that would change the decision.
- Assemble clean holdings data. Include look-through positions, derivatives, financing, cash, and valuation dates.
- Calculate ordinary and active variation. Report volatility, active returns, tracking error, and relevant beta with their periods and methods.
- Measure downside. Add maximum drawdown, duration, a clearly defined Sortino ratio, and VaR and CVaR with matching horizons and confidence settings.
- Decompose exposures. Review security, sector, geography, currency, factor, leverage, and liquidity concentrations.
- Run sensitivities. Apply equity, rate, spread, currency, volatility, duration, convexity, delta, gamma, and vega measures where relevant.
- Run scenarios. Combine historical episodes, hypothetical stresses, and a reverse stress test tied to the investor’s failure outcome.
- Model implementation. Estimate spreads, slippage, market impact, financing, margin, redemption, and exit constraints.
- Challenge the assumptions. Vary the look-back period, correlations, pricing inputs, and liquidity assumptions to see which conclusions remain stable.
- Set monitoring triggers. Define thresholds for drawdown, active risk, concentration, leverage, liquidity, and stress loss, along with the action required when a threshold is breached.
11. How to interpret a mixed risk picture
Risk measures often disagree, and that is informative rather than a calculation error. Low volatility with high concentration suggests that the portfolio has been calm but may be exposed to a common shock. Low tracking error with a large drawdown indicates that the benchmark itself may carry substantial downside. A modest VaR paired with a severe stress loss points to tail risk outside the model’s ordinary range. Strong historical returns with weak liquidity means the return may not be realizable when cash is needed.
Use the following decision questions:
- Which measure is tied directly to the investor’s objective?
- Which exposure explains the largest adverse scenario?
- Would the portfolio still meet cash needs after the specified stress?
- Are the conclusions robust to a different look-back window or valuation assumption?
- Is the apparent diversification based on genuinely different drivers or merely different labels?
When a model produces a reassuring number but exposure, liquidity, or stress analysis signals danger, investigate the source of the disagreement instead of averaging the measures into a single score.

Putting the framework to work
A complete risk review does not produce one definitive ranking. It produces a traceable explanation: what the portfolio is meant to do, what it has varied against, how far it has fallen, which exposures drive it, what happens under specified shocks, and whether the investor can remain solvent and invested through those conditions. Historical returns remain useful as one input, but they should sit beside downside, exposure, liquidity, and scenario evidence rather than stand in for it.
