The reliable way to evaluate a semiconductor stock is to combine multi-year earnings, margin drivers, cash generation, balance-sheet risk, business-model context, and a valuation based on sustainable—not merely current—earnings. A low price-to-earnings (P/E) ratio can be misleading when profits are at a cyclical peak, while a high P/E may reflect temporarily depressed earnings at a trough.
Use the latest annual filing and quarterly reports, identify what the company actually sells, build a comparable earnings record, explain why margins moved, locate the company in the industry cycle, and only then compare trailing and forward valuation with appropriately chosen peers.
1. Identify the semiconductor business before comparing numbers
“Semiconductor company” describes several economically different businesses. Classify the company from the Business and Risk Factors sections of its latest annual filing, then record its main products, customers, regions and end markets. The filing’s audited income statement, balance sheet and cash-flow statement provide the financial foundation for the analysis.

- Foundries: Manufacture chips designed by other companies. Utilization, process-node mix, wafer pricing, yield and enormous fabrication investment are central.
- Fabless designers: Design and sell chips while outsourcing fabrication and often assembly. Royalty or product mix, design-win conversion, customer concentration and research spending matter more than owned-factory utilization.
- Integrated device manufacturers (IDMs): Design and manufacture substantial portions of their own products. Their results combine design economics with factory utilization, yield and depreciation.
- Memory suppliers: Sell highly cyclical products whose prices and inventory levels can change quickly. Bit demand, average selling prices and industry capacity are key variables.
- Equipment makers: Sell wafer-fabrication, packaging or testing systems and related services. Orders, backlog, system-versus-service mix and customers’ capital-spending plans often lead revenue.
- Materials suppliers: Provide wafers, chemicals, gases, photoresists and other inputs. Qualification requirements, capacity additions, pricing and customer concentration shape returns.
- Diversified companies: Report several businesses with different cycles. Segment revenue and margin disclosures are more informative than a single corporate average.
Do not treat a foundry’s factory economics as directly comparable with an equipment maker’s service revenue or a fabless designer’s outsourced cost structure. Record whether each peer serves data centers, smartphones, automobiles, industrial systems, communications, consumer electronics or several of these markets. Customer concentration and geographic exposure can change the risk of an otherwise attractive income statement.

2. Build a multi-period earnings record
Collect at least three fiscal years and the latest available quarters. A single quarter can be distorted by inventory corrections, a product launch, a customer transition or currency movements. Use both year-over-year and sequential comparisons: year-over-year comparisons reduce seasonality, while sequential changes reveal turning points.
Minimum data set
- Revenue and revenue growth.
- Gross profit and gross margin.
- Operating income and operating margin.
- Net income and net margin.
- Diluted share count and diluted earnings per share (EPS).
- Cash flow from operations, capital expenditures and free-cash-flow trend.
- Inventory, accounts receivable, debt, cash and short-term investments.
For every period, note acquisitions, divestitures, restructuring, major stock-based compensation, impairment charges and inventory write-downs. These events may be economically important, but they can make a reported growth rate or margin change look more durable than it is.
Keep accounting bases separate
Start with GAAP or IFRS figures as reported. If management also supplies adjusted earnings, create a reconciliation showing each adjustment and whether it recurs. Do not place adjusted EPS for one company beside GAAP EPS for another without labeling the difference. Check fiscal year-end dates, reporting currency, basic versus diluted shares and any stock split before calculating growth or P/E.
TSMC’s 2025 report illustrates the useful format: it presents revenue, net income, diluted EPS and gross, operating and net margins with comparisons to 2024. That structure lets an investor see whether profit growth came from sales, margins, share count or a combination.
3. Read the income statement as a chain of causes
Revenue growth is only the first question. Trace the effect of sales volume and pricing through gross profit, operating expenses, interest, taxes and diluted EPS.
Revenue: quality matters as much as growth
Separate growth caused by units, average selling prices (ASPs), acquisitions, currency and product mix. A company can report strong revenue while lower-margin products become a larger share of sales. Conversely, flat revenue can produce higher profit if premium products gain share or a factory reaches efficient utilization.

Compare reported growth with orders, backlog where relevant, inventory commentary and management guidance. Ask whether growth is broad-based or concentrated in one customer, product, region or demand theme. Management’s explanation of demand is useful context, not an independent forecast.
Quick wins for a faster PC:
Clear out junk files and repair common Windows errorsFree Scan →Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Gross margin: investigate the bridge
Gross margin is gross profit divided by revenue. It reflects the price and mix of products sold after direct manufacturing costs, but it is not a standalone measure of pricing power. Semiconductor filings commonly identify these influences:
- ASP changes and customer pricing;
- product and process-node mix;
- wafer, assembly and test yields;
- materials, labor, energy and other manufacturing costs;
- factory utilization and fixed-cost absorption;
- depreciation from new capacity;
- inventory reserves and write-downs; and
- start-up or other manufacturing-operation costs.
A margin increase caused by temporary inventory releases or unusually high utilization deserves a different valuation from an increase supported by sustainable pricing and a better product mix. Read the management discussion and accounting notes for the stated bridge instead of assigning a generic “pricing power” label.
Operating margin: account for innovation spending
Operating margin subtracts research and development, selling, general and administrative costs from gross profit. Rising R&D can depress current operating margin while funding a future product cycle; cutting R&D can temporarily lift earnings while weakening competitiveness. Compare R&D as a percentage of revenue, new-product milestones and sales growth rather than rewarding the highest current margin automatically.
Net margin and diluted EPS
Net margin includes interest, taxes and other items. Check whether a change came from operating performance, financing costs, tax benefits or a one-time gain. Use diluted EPS with the diluted share count: buybacks can increase EPS even when total net income is unchanged, while stock compensation and convertible securities can dilute owners.

4. Locate the company in the semiconductor cycle
Semiconductor demand and capacity are cyclical. Orders can weaken while customers reduce inventory, then recover before end-market sales fully improve. Capacity additions made during a boom can create oversupply and pressure prices later.

Signals to examine together
- Sequential and year-over-year revenue: A sequential decline may be normal seasonality or an early warning; compare it with the company’s historical pattern.
- Inventory: Rising company inventory can support future shipments or signal products that are not selling. Compare inventory growth with revenue growth and days of inventory.
- Utilization and yields: For manufacturing businesses, lower utilization spreads fixed costs over fewer units and can reduce gross margin.
- Customer inventory: Management commentary about distributor or customer inventories can explain why orders diverge from end demand.
- Guidance and orders: Check the assumptions, duration and confidence behind guidance. Equipment companies may have backlog, but backlog is not identical to revenue or profit.
- End-market mix: Determine whether a strong market offsets weakness elsewhere or whether one application dominates the result.
TSMC’s 2025 report describes robust AI-related demand alongside different conditions in AI and non-AI segments. The lesson is methodological: examine the aggregate number, then test how much depends on a particular demand theme and whether management’s assumptions could change.
Peak earnings versus trough earnings
Normalize earnings across a cycle. A peak-cycle year can make a stock appear cheap because the denominator is unusually large. A trough year can make a sound company appear expensive because EPS is temporarily small. Use several years of margins and earnings, then construct a reasonable normalized range rather than anchoring on the latest quarter.
5. Compare peers on a like-for-like basis
State why each peer belongs in the comparison. Similar ticker labels are not enough. A foundry, equipment supplier and fabless designer can all benefit from semiconductor demand while having different capital intensity, margins and cycles.
| Comparison axis | Questions to ask |
|---|---|
| Business model | Does the company own fabs, outsource production, sell equipment, provide materials or combine several activities? |
| End markets | What share comes from data centers, automotive, industrial, mobile, consumer or communications customers? |
| Revenue quality | Are sales recurring services, repeat production, project-based systems or volatile spot-priced products? |
| Margins | Are gross and operating margins moving for comparable reasons, or does one company have a structurally different cost base? |
| Capital intensity | How much cash must be reinvested in fabs, equipment, tooling or facilities to maintain growth? |
| Concentration | How dependent is the company on a customer, product, geography, supplier or technology node? |
| Accounting | Are periods, currencies, GAAP/IFRS definitions and adjusted measures aligned? |
Illustrative company disclosures
TSMC is a foundry, so utilization, process technology, wafer pricing and fabrication investment are central. ASML supplies semiconductor manufacturing systems and reports system sales alongside service-related activity; its economics differ from a chip manufacturer’s. STMicroelectronics defines its own addressable market, which is a reminder that a company’s market scope may not match a broad industry total.
| Company and period | Reported figures | How to use them |
|---|---|---|
| TSMC, 2025 | Revenue NT$3,809.05 billion, up 31.6% from 2024; net income NT$1,717.88 billion; diluted EPS NT$66.26; gross margin 59.9%; operating margin 50.8%; net margin 45.1%. | Use as a foundry earnings and margin record. Do not treat these percentages as a target for equipment or fabless companies. |
| ASML, 2025, US GAAP | Net sales €32.7 billion; gross margin 52.8%; net income €9.6 billion; basic EPS €24.73. | Use as an equipment-company example. Its sales mix, service activity and capital-spending cycle differ from a foundry’s. |
| STMicroelectronics filing, 2024 industry data reported in a filing published 2025 | Based on WSTS data cited by the company, semiconductor-industry revenue rose approximately 19% to approximately $628 billion, while the company’s defined SAM fell approximately 5% to approximately $244 billion. | Shows why a broad industry statistic and a company-defined addressable market can move in different directions. Attribute the figures to the company filing and its stated WSTS basis. |
These are historical disclosures, not recommendations, peer targets or current valuations. Different currencies, accounting standards and fiscal calendars require careful normalization.
6. Test earnings quality with cash flow and the balance sheet
Profit that does not become cash deserves investigation, especially in capital-intensive businesses. Compare cash flow from operations with net income over several years, then subtract capital expenditures to see how much cash remains after investment.

Cash-flow questions
- Does operating cash flow generally track net income?
- Is working capital absorbing cash because receivables or inventory are rising faster than sales?
- Are large capital expenditures maintenance spending, capacity expansion or a response to a temporary boom?
- Does free cash flow remain positive through weak periods, or only at peak utilization?
- Are customer advances, licensing receipts or asset sales creating a temporary cash benefit?
For a foundry or IDM, depreciation and capital expenditure can be very large. For a fabless designer, capital intensity may be lower but reliance on outsourced capacity and inventory commitments can still matter. For equipment suppliers, customer capital-spending pauses can reduce orders before financial statements show the full effect.

Balance-sheet resilience
Review cash and short-term investments, total debt, maturities, interest expense, lease obligations and available liquidity. A company with cyclical revenue and heavy fixed costs needs more financial flexibility than a company with stable recurring services. Check whether debt must be refinanced during a downturn and whether planned capacity requires additional borrowing.
7. Use management objectives correctly
Management targets are assumptions to test, not realized results. TSMC’s investor-relations materials, accessed in 2026, state 2024–2029 strategic objectives that include revenue CAGR approaching 25% in U.S. dollar terms, gross margin of 56% or higher and return on equity in the high twenties through the cycle. These are company objectives, not guarantees or historical results.
When using any target, write down the currency, time period, margin definition and conditions required to achieve it. Compare subsequent filings with the target and identify which assumptions changed. Do not insert a management objective into a valuation model as if it were a fact.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.8. Calculate valuation only after defining the earnings denominator
Investor.gov defines P/E as current share price divided by current EPS and describes it as a way to gauge whether a stock price is high or low compared with the past or other companies. The ratio is useful only when the EPS period and accounting basis are clear.

| Measure | Formula | Main limitation |
|---|---|---|
| Trailing P/E | Current share price ÷ diluted EPS from the stated trailing period | Backward-looking and potentially distorted by peak or trough earnings. |
| Forward P/E | Current share price ÷ forecast diluted EPS for a stated future period | Depends on the forecast source, date and assumptions; estimates can change rapidly in a cycle. |
| Normalized P/E | Current share price ÷ a through-cycle or otherwise justified normalized EPS | Highly sensitive to how “normal” earnings are estimated; show the method and range. |

Why a low P/E may not be cheap
- Peak ASPs or utilization may inflate current profit.
- Customers may be over-ordering before an inventory correction.
- Temporary tax benefits or other gains may raise EPS.
- Capacity additions may increase depreciation and pressure future margins.
Why a high P/E may not be expensive
- Current EPS may be depressed by a cyclical trough.
- New capacity or products may not yet contribute revenue.
- R&D spending may be preparing a major product cycle.
- Balance-sheet strength and recurring service revenue may support more stable future cash flow.
The available evidence does not establish one universal fair P/E for semiconductor stocks. The appropriate comparison depends on business model, growth durability, cyclicality, capital intensity, balance-sheet risk and the quality of the earnings denominator.
Use valuation as a range, not a verdict
Compare the company’s current trailing, forward and normalized P/E with its own history and with matched peers. Then stress-test normalized EPS: what happens if gross margin falls several points, revenue growth slows, or the share count rises? Present the assumptions and a range of outcomes instead of labeling a stock cheap solely because one multiple is below another.
9. A repeatable worksheet
- Define the company: Record business model, products, end markets, customer concentration and major geographic exposures from the latest annual filing.
- Gather periods: Enter three fiscal years and the latest quarters for revenue, gross profit, operating income, net income, diluted EPS and operating cash flow.
- Normalize accounting: Label GAAP or IFRS, reconcile adjusted figures, align currencies and note fiscal-period differences.
- Mark unusual items: Flag acquisitions, divestitures, restructuring, stock compensation, impairments and inventory charges.
- Explain margins: Write a driver for every major change in gross and operating margin, using ASP, mix, yield, utilization, materials, depreciation and operating-expense detail.
- Assess the cycle: Compare sequential and year-over-year results with inventory, orders, backlog and end-market commentary.
- Check cash and debt: Compare operating cash flow with net income, subtract capital expenditures, and review debt maturities and liquidity.
- Select peers: Justify each peer by business model and exposure; exclude superficially similar companies with incompatible economics.
- Calculate valuation: Compute trailing and forward P/E with dated prices and clearly identified EPS denominators; add a normalized range.
- Write the decision: State which assumptions must hold for the valuation to work and which evidence would invalidate them.
10. Common analytical mistakes and fixes
| Mistake | Why it fails | Fix |
|---|---|---|
| Ranking companies by headline gross margin | Business models, accounting and product mix differ. | Compare matched peers and explain the margin drivers. |
| Using one quarter as a trend | Seasonality, inventory corrections and launches distort results. | Use several fiscal years plus sequential and year-over-year quarters. |
| Mixing adjusted and GAAP EPS | Different exclusions make P/E incomparable. | Use one basis or show a transparent reconciliation. |
| Calling a low P/E a bargain | Peak-cycle earnings can inflate the denominator. | Estimate normalized earnings and test downside margins. |
| Ignoring capital expenditure | Accounting profit may not represent cash available to owners. | Review operating cash flow, capital spending and free cash flow. |
| Accepting management demand claims uncritically | Guidance is an outlook, not an independent forecast. | Compare claims with orders, inventories, end markets and later filings. |
| Comparing broad industry data with a company’s SAM | Definitions and market boundaries differ. | Quote the definition and attribution for each figure. |
11. How to reach a defensible conclusion
A strong semiconductor-stock comparison ends with a conditional judgment. Describe the earnings path you consider sustainable, the margin drivers that support it, the cash investment required, the principal balance-sheet and concentration risks, and the valuation under your stated assumptions. Distinguish reported facts from management objectives and your own estimates.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
For example, a company may have rapid revenue growth but require extraordinary capital spending, depend on one customer and trade on peak margins. Another may show slower growth, steadier service revenue and stronger cash conversion at a higher P/E. The better investment case cannot be chosen from the P/E column alone; it depends on which earnings, margins and risks are likely to persist.
Update the worksheet whenever a new annual or quarterly filing, guidance revision or material price movement changes the denominator or the cycle assumptions. Historical figures such as TSMC’s 2025 results and ASML’s 2025 results remain useful examples, but they are not current quotations or a live buy-or-sell screen.
