Do not start with an AI growth forecast. Start by identifying how the semiconductor company makes money, where it sits in the supply chain, which costs are fixed or variable, how inventory and utilization are moving, and whether reported growth is broadening beyond one product, customer or end market. Then test management’s forecast against those operating facts and value the company on normalized—not peak- or trough-cycle—earnings and cash flow.
This framework is for comparing semiconductor businesses, not for ranking a particular stock or setting a price target. It applies to fabless designers, integrated device manufacturers (IDMs), foundries, memory suppliers and semiconductor-equipment companies, whose economics can differ radically even when all benefit from the same AI narrative.
Why headline AI growth is an incomplete semiconductor thesis
AI has become a major source of semiconductor demand, but “AI exposure” is not a business model. A company may sell accelerators, networking chips, memory, manufacturing services, lithography systems, power devices or unrelated components. Each category has different pricing power, capital requirements, customer concentration and sensitivity to inventory corrections.
Industry context also needs perspective. ASML’s 2025 annual report, citing WSTS, puts the global semiconductor market at $631 billion in 2024, after a historical industry compound annual growth rate of about 7% from 2014 through 2024 and shipments approaching one trillion chips in 2024. Those are market totals, not a forecast for any individual company. The Semiconductor Industry Association (SIA) counted seven industry downturns between 1990 and 2023. A fast-growing year can therefore reflect recovery from a weak base, a temporary shortage, price inflation or customers pulling orders forward.

The central question is not “How much AI growth does management forecast?” It is: What must be true about products, customers, prices, capacity, utilization and reinvestment for that growth to become durable cash flow?
1. Classify the business before comparing growth rates
Use the company’s own segment definitions and filings, then place it in the closest economic category. Labels are a starting point: a company can span several categories or serve multiple end markets.
| Business model | How it earns revenue | Typical economic sensitivities | Questions to answer |
|---|---|---|---|
| Fabless designer | Designs chips and contracts wafer fabrication and often packaging to third parties. | Product cycles, design wins, foundry capacity, wafer and package costs, customer concentration and price competition. | Which foundries and packages are required? Are supply commitments fixed? Do new designs convert into profitable volume? |
| Integrated device manufacturer (IDM) | Designs and manufactures some or all products in its own facilities, sometimes using outside capacity as well. | Factory utilization, fixed-cost absorption, yields, process transitions, inventory and capital spending. | How much capacity is owned? What happens to gross margin when output falls or a new process ramps? |
| Foundry | Manufactures wafers for fabless customers and, in some cases, its own affiliated designs. | Utilization, technology leadership, customer concentration, yield, capital intensity and geographic or regulatory constraints. | Are advanced nodes filling with diverse customers? How quickly do new fabs reach acceptable yields? |
| Memory supplier | Sells standardized or semi-standardized DRAM, NAND and related products. | Severe selling-price and inventory cycles, industry capacity, bit output, utilization and product mix. | Are prices recovering because of sustainable demand or temporary cuts in supply? What is normalized pricing? |
| Equipment supplier | Sells manufacturing, inspection, deposition, lithography or related tools and services to chipmakers. | Customer capital-expenditure plans, order timing, installed-base service revenue, export controls and technology transitions. | Are orders diversified by customer, geography and process? How much revenue depends on a few large projects? |
ASML’s annual report distinguishes IDMs, foundries and fabless firms and separates logic from memory, including DRAM and NAND. Use those distinctions to find comparable peers, but do not force a company into one box. A fabless designer’s reliance on outside wafer supply is not comparable to an IDM’s owned-fab costs, and equipment demand follows customers’ investment plans rather than end-user chip shipments one-for-one.
2. Build a multi-period cycle and inventory picture
Review at least several quarters and, where available, several years of revenue, gross margin, inventory, cash generation and capacity commentary. A single quarter of shipments can represent genuine end demand, channel filling or customers rebuilding depleted stocks.
Track the operating indicators together
- Revenue: Separate unit growth from price, mix, currency and acquisitions where the filing permits.
- Gross margin: Identify the effects of utilization, yields, product mix, pricing, expedited freight, write-downs and unabsorbed capacity charges.
- Inventory: Follow dollars, units or inventory days, and read whether increases reflect planned growth, safety stock, customer timing or obsolescence risk.
- Cash flow: Compare operating cash flow with reported earnings and note working-capital movements, capital expenditure and customer prepayments.
- Orders and backlog: Check cancellation terms, shipment timing and whether backlog converts into revenue and acceptable margins.
Read management’s explanation of distributor and customer inventory, demand forecasting, pricing and utilization. AMD’s 2025 Form 10-K describes the industry this way: “The semiconductor industry is highly cyclical and has experienced significant downturns, often alongside constant and rapid technological change, wide fluctuations in supply and demand, continuous new product introductions, price erosion and declines in general economic conditions.” The statement is a risk disclosure, not a prediction of the next downturn.
Interpret utilization without treating one number as universal
In comments submitted to the U.S. Environmental Protection Agency in October 2024, the SIA described at least 80% fab utilization as typically regarded as a long-term model of “full” utilization. The same document, citing SEMI/TechInsights data, noted utilization near 100% in 2021 and below 70% by the end of 2023. These are broad, historical industry observations, not a target that applies to every fab, node or company.

For a manufacturing-exposed business, ask whether current utilization is above or below its own normal range and how quickly margins respond. A foundry with a high-value leading-edge mix may have different economics from an older-node fab even at the same utilization rate.
3. Understand manufacturing economics and reinvestment
Fixed costs make manufacturing leverage powerful in both directions. When output rises, depreciation and other fixed costs are spread across more wafers or bits. When output falls, unit costs rise and inventory can remain on the balance sheet longer.
Check the variables that move cost per unit
- Wafer output and starts: Lower output can raise cost per wafer or per gigabit even if material prices are unchanged.
- Yield: A new process or product may produce fewer usable dies until defects are reduced.
- Product mix: High-performance or specialized products can carry different prices and costs from mature products.
- Process transitions: Moving to a smaller node, a new memory generation or a new packaging method can temporarily raise expenses.
- Capacity additions: New fabs create depreciation and staffing commitments before revenue reaches efficient scale.
- Ramp execution: Delays, qualification problems or shortages of power, water, materials and equipment can postpone returns.
Micron says a significant portion of its manufacturing costs is fixed and links lower utilization and wafer output to higher manufacturing cost per gigabit and inventory carrying costs. Microchip says gross margin is affected by utilization, product mix, yields, unabsorbed capacity charges, competition and economic conditions. Use those disclosures as examples of mechanisms; do not apply their percentages or cost structure to another company.
Separate productive investment from spending for its own sake
R&D and capital expenditure matter only in relation to products and processes the company can commercialize at acceptable economics. Examine whether spending supports a credible roadmap, whether customers are qualifying the technology and whether expected capacity can be filled. TSMC reports continuing R&D and technology investment; Micron identifies capacity expansion, technology transitions and production ramps as execution risks. High spending is not proof of differentiation or future returns.
4. Test outsourced supply and contractual commitments
Fabless and partially outsourced companies avoid some owned-fab costs but take on supplier, allocation and purchase-commitment risks. Read the supply agreements, not just the vendor list.
AMD’s 2025 Form 10-K describes a wafer supply agreement with a minimum annual capacity allocation. If forecast demand falls below the commitment, the company says it could face excess inventory or higher unit costs. That risk is different from an IDM’s underused factory, but the economic result—too much capacity for actual demand—can be similar.

Microchip reported that a substantial portion of its sales came from products produced at outside wafer foundries in fiscal 2026. The figure is company- and period-specific. For any peer, determine which products are externally manufactured, whether alternate sources are qualified, how long a change would take and who bears expedite, cancellation or excess-capacity costs.
5. Decompose the AI story by product, customer and end market
Map the forecast to reported segments and customers. A credible growth bridge identifies the product family, units, price or mix, customer adoption, geography and timing that produce the revenue.
Use AI as a scenario, not a conclusion
TSMC’s 2025 annual report describes robust AI-related demand while non-AI end markets bottomed and then experienced a mild recovery. ASML’s 2025 report describes strong AI-server demand, single-digit growth in PCs and smartphones, and a slow recovery beginning in industrial and automotive chips. The contrast shows why an investor must inspect actual exposure rather than assume that every semiconductor business follows the same AI cycle.

- List revenue by disclosed market, product family and geography.
- Identify which portion is directly tied to AI servers, accelerators, networking, high-bandwidth memory or data-center infrastructure.
- Identify non-AI markets such as PCs, smartphones, industrial, automotive, communications, consumer and embedded systems.
- Compare management’s forecast with recent reported revenue and margins in each area.
- Check whether design wins, orders or capacity reservations have converted into shipments and profitable sales.
Be especially cautious when a forecast depends on one customer, one product launch or a short supply-constrained period. ASML lists high customer concentration as a risk, and Micron lists dependence on certain customers and end markets. Concentration can accelerate growth when the relationship works and magnify a reversal when it does not.
6. Measure growth quality, not just growth speed
Two companies can report the same percentage increase in revenue while creating very different shareholder value. Use the following tests.
| Test | What to examine | Warning sign |
|---|---|---|
| Organic versus acquired growth | Reported revenue reconciliation, divestitures and currency effects. | Headline growth disappears after acquisitions or favorable exchange rates. |
| Price versus volume | Units, average selling price, product mix and market-share evidence. | Revenue rises while units fall and pricing appears temporary. |
| Growth to gross profit | Incremental gross margin and reasons for change. | Sales grow but margin contracts because of discounts, low utilization or launch costs. |
| Design win to revenue | Qualification dates, production ramps and customer concentration. | Unquantified design-win claims never appear in reported sales. |
| Revenue to cash | Operating cash flow, receivables, inventory and capital expenditure. | Profit growth requires disproportionate working capital or recurring capacity spending. |
7. Read the risk factors as an operating map
Risk sections are not a probability forecast, but they reveal where the business can fail. Sort each disclosure into a specific exposure and identify the financial line it could affect.

- Customer concentration: A lost design, delayed launch or renegotiated price can affect revenue and utilization.
- Supplier concentration: A sole or critical supplier can constrain output, raise costs or delay a roadmap.
- Foundry and packaging dependence: Capacity shortages, qualification delays or contractual minimums can create excess inventory or missed sales.
- Geopolitical and trade exposure: Export controls, tariffs, sanctions and changing rules can limit customers, equipment shipments or production locations.
- Geographic manufacturing concentration: A disruption in one region can affect supply, utilities, logistics and insurance.
- Technology transitions: A process or architecture change can produce yield problems, delayed qualification or obsolete inventory.
- Power, water and materials: Fabs require dependable utilities and specialized inputs; shortages can reduce output even when demand is strong.
- Financing needs: Large capital programs can pressure cash flow or increase refinancing risk if the cycle turns.
ASML’s 2025 report cites reliance on a limited number of key suppliers and manufacturing facilities. Micron’s 2026 filing cites geopolitical risks, customer and end-market dependence, supply and utility availability, capacity returns and access to financing. These disclosures identify exposures; they do not establish how likely a loss is.

After understanding the operating model, compare companies on measures that remain meaningful in both strong and weak markets.
- Gross-margin range: Review several years and explain the business reasons for peaks and troughs.
- Operating leverage: Determine how much revenue change is required to cover R&D, factory overhead and selling costs.
- Free cash flow after maintenance capital expenditure: Separate spending needed to keep current capacity from discretionary expansion.
- Balance-sheet flexibility: Consider cash, debt maturities, committed capital expenditure and the ability to fund a downturn.
- Working-capital discipline: Compare receivables and inventory growth with sales and production plans.
- Customer-funded investment: Note deposits, long-term agreements and take-or-pay provisions, while checking their conditions.
One illustrative company-specific datapoint: Microchip reported 185 inventory days at March 31, 2026, versus 251 days at March 31, 2025. That change may be useful for understanding Microchip’s own cycle and actions, but it is not a target or healthy level for other semiconductor companies.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.9. Make cycle assumptions explicit before valuing the company
Valuation is where an attractive narrative can hide an unrealistic operating assumption. A multiple applied to peak memory pricing, unusually high fab utilization or a one-time shortage premium may make a cyclical business appear cheaper than it is.
Normalize the earnings base
- Identify the current cycle point using pricing, inventory, utilization, backlog and customer commentary.
- Estimate a sustainable revenue level by separating market growth, share change, price and mix.
- Estimate a normalized gross margin using a range of utilization, yield and product-mix assumptions.
- Subtract the R&D, selling and administrative spending needed to remain competitive.
- Subtract maintenance and growth capital expenditure, working-capital needs and relevant cash taxes.
- Stress the result for lower prices, delayed ramps, lost customers, export restrictions or excess capacity.
- Compare the resulting cash-flow range with the market value and state which assumptions drive the conclusion.
There is no universal semiconductor multiple. A fabless software-like model, a memory producer, a leading-edge foundry and an equipment supplier should not share one default valuation range. The appropriate peer group, discount rate, margin assumption and reinvestment burden depend on the business model and cycle point. If the evidence does not support a normalized number, show a method and a sensitivity table rather than false precision.

Common analytical mistakes and how to correct them
Mistake: treating every AI beneficiary as equivalent
Correction: Identify the exact component, customer, supply constraint and margin contribution. An equipment maker, memory supplier and fabless accelerator designer may all benefit from AI while facing different cycle risks.
Mistake: annualizing one exceptional quarter
Correction: Review several periods and reconcile price, volume, inventory and utilization. Ask whether the quarter reflects end demand or channel restocking.
Mistake: ignoring fixed costs in a factory business
Correction: Model utilization, yield and output explicitly. Underused capacity can pressure both gross margin and inventory carrying costs.
Mistake: counting design wins as revenue
Correction: Look for qualification, production timing, reported shipments and customer concentration. Treat unquantified pipeline claims as unproven.
Mistake: comparing gross margins without business context
Correction: Adjust your interpretation for fab ownership, packaging, product mix, cycle point and accounting for capacity charges.
Mistake: using a peak-cycle multiple as a bargain signal
Correction: Normalize prices, utilization, margins and reinvestment, then show downside and upside cases.

ASML CEO Christophe Fouquet wrote in the company’s 2025 annual report, “Innovation is the engine of ASML – the key to both our past and future successes.” Innovation can support a durable advantage, but the analytical test is execution: technology must achieve yield, customer qualification, volume production and returns on the capital invested.
