The practical answer: evaluate a private AI company as a prospective public issuer, not as a model demo. Build an evidence trail for its revenue and cash economics, technology and dependencies, data rights, governance, cybersecurity, management controls, capitalization and prospective offering terms. A draft Form S-1 can organize that work when one exists, but many private companies have no public filing. Without issuer-specific financial statements, contracts, cap-table records and offering information, you cannot responsibly calculate fair value, predict IPO timing or make an investment recommendation.

This is a U.S.-focused framework for a late-stage investor, an employee reviewing private-company equity, or management preparing for an IPO. Securities laws, filing requirements and market conditions change, so use current counsel and current SEC forms for a live transaction.

What a future S-1 can tell you

Form S-1 is the registration statement generally used for a U.S. IPO. The SEC’s June 21, 2024 explainer says a prospectus describes the issuer’s business operations, financial condition, results of operations, risk factors and management, and includes audited financial statements. It also says an issuer must provide information needed to keep required disclosures from being misleading.

That makes a draft S-1 a useful diligence map, not proof that the company will complete an offering. A private company may have no draft, may revise it repeatedly, or may abandon the process. If a filing is available, read the business description, risk factors, MD&A, financial statements, related-party disclosures and capitalization together. Test whether the claims in investor presentations can be traced to those records.

The SEC’s small-company IPO observations page, whose material was modified in 2009, remains useful as a list of questions about revenue recognition, liquidity, cash flows, material trends and disclosure consistency. It is not a current statement of every legal requirement. Confirm present rules, thresholds and forms separately.

“In addition to the information expressly required by Form S-1, your company also must provide any other information that is necessary to make your disclosures not misleading.”

U.S. Securities and Exchange Commission, “What is a Registration Statement?” (June 21, 2024)

1. Define what the company actually sells

Write the product in plain language

Describe the product, paying customer, end user and business problem without using terms such as “platform” or “AI-powered” as substitutes for an explanation. State what the system does in production, the task it enables and the event that causes a customer to pay. Separate a model, an application, a data product, a services engagement and hardware; they have different margins, contracts and risks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Separate every source of revenue

Ask management to distinguish earned revenue from pilots, bookings, backlog, usage commitments and non-recurring work. Then classify the actual contract mechanics.

Revenue type Evidence to request Questions to answer
Subscription software Executed contracts, renewal schedule, cohort data and deferred-revenue roll-forward What renews, at what price, and how often do customers expand or cancel?
Usage-based model access Meter definitions, invoices, usage history and credits How volatile is usage, and can a customer reduce consumption without terminating?
Professional services or implementation Statements of work, staffing records and project margins Is services work required to obtain or retain software revenue?
Licensing or royalties License agreements, territory terms and minimum guarantees Who owns the underlying rights, and when is revenue recognized?
Hardware or infrastructure Purchase orders, bill of materials, warranty obligations and inventory records What working capital and replacement costs accompany each sale?
Custom training or data work Project contracts, acceptance criteria and delivery schedules Is the work repeatable, or does each deal require bespoke engineering?

Test the AI claim behind the commercial story

Determine whether the company owns a model, fine-tunes a third-party foundation model, combines several providers, or sells an application that customers supply with models. Identify which code, weights, data sets, evaluation harnesses and interfaces are proprietary, licensed, open source or customer-owned.

For each material use case, ask how performance is measured, how frequently humans review outputs, what triggers renewal or expansion, and what happens when the system is wrong. A polished demonstration or a pilot is not evidence of durable revenue until customers pay, renew and obtain measurable value.

2. Reconstruct revenue quality and cash economics

Reconcile reported revenue with cash

Compare the income statement with collections, accounts receivable aging, deferred revenue and contract terms. Investigate large quarter-end deals, unusual discounts, free usage, refund rights, minimum commitments and customers that account for a disproportionate share of sales. A fast-growing top line can still require substantial financing if invoices are collected slowly or usage costs are paid before customers pay.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Attribute the full cost of an AI workload

Request cost attribution for inference, model training and fine-tuning, data acquisition, cloud or compute commitments, storage, observability, customer-specific customization, support and implementation. Compare gross margin and cash consumption by product line, customer cohort and workload where the company’s records permit. There is no universal “good” AI-company margin benchmark in the available SEC material; the relevant question is whether the company can explain its own economics and how they change with scale.

Read the financial statements and MD&A together

Look for explanations of material changes in revenue, cost of revenue, research and development, sales and marketing, working capital and cash flows. Check the stated revenue-recognition policy against actual contract terms. Identify trends that management says are temporary, trends that are structural and assumptions needed to continue funding operations.

Liquidity analysis should include cash on hand, restricted cash, debt maturities, committed cloud or compute purchases, lease obligations, purchase commitments and expected capital expenditures. Build downside cases using lower renewals, slower collections, reduced usage and higher inference prices. Treat any stated runway as an output of assumptions, not as a permanent fact.

Area Evidence Decision question
Retention Logo and dollar retention by cohort, cancellations and expansion Do customers stay and spend more without extraordinary concessions?
Concentration Customer and channel percentages, contract expiration dates Could one loss materially change revenue or cash flow?
Gross margin Product-level cost allocation, including model and support costs Does additional usage create contribution or consume cash?
Cash conversion Collections, receivables, deferred revenue and free-cash-flow bridge When does a signed contract become usable cash?
Commitments Cloud, compute, data, hardware and minimum-volume contracts What costs remain if demand falls?

3. Examine defensibility and dependency risk

Map the complete technology stack

Draw the path from data acquisition through training or fine-tuning, inference, application logic, hosting and customer delivery. At every layer record the owner, licensee, renewal date, termination rights, service-level commitments and switching cost. A company may present a proprietary product while depending on one model provider, cloud region, data vendor or specialized chip supply chain.

Ask what happens if an external provider raises prices, changes usage limits, withdraws a model, suffers an outage or changes its terms. Review fallback models, portability of prompts and fine-tuned weights, data-export rights, tested migration procedures and the cash cost of operating the fallback.

Verify technical claims in production conditions

Request the exact task, data provenance, evaluation design, baseline, date and version behind each material benchmark. Ask for independent replication where available, production error rates, latency, throughput, safety incidents and cost under representative workloads. Compare laboratory results with the customer outcome that drives payment. No independent performance league table or named company study establishes a universal technical leader from the available material.

Check intellectual-property ownership

Review employee and contractor invention assignments, open-source notices, model and data licenses, patent and copyright claims, customer indemnities and restrictions on training. Confirm that marketing statements about “proprietary” technology do not describe components the company merely accesses under a revocable license.

4. Review AI governance, data rights and operational controls

Identify accountable decision-makers

List the executives and board members responsible for AI development, deployment, security, privacy and model-risk decisions. Document who approves a material model or data change, who monitors outputs, how incidents escalate and who has authority to pause a deployment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

On December 4, 2025, the SEC Investor Advisory Committee approved a recommendation that issuers disclose whether the board or a board committee oversees aspects of AI deployment. That is an advisory recommendation, not a Commission rule. Use it as a governance question rather than treating it as a mandatory filing item.

The recommendation cites NIST’s definition of AI as a machine-based system that, for human-defined objectives, makes predictions, recommendations or decisions influencing real or virtual environments. A risk-based NIST approach can organize questions about evaluation and controls, but it is not automatically a securities-law requirement.

Trace data from acquisition to deletion

  • Identify every material data source and whether the company has the right to use it for training, fine-tuning, inference and resale.
  • Determine whether customer information can enter model training, shared prompts, logs or human-review queues.
  • Check retention, deletion, geographic-storage and subprocesser terms against customer contracts.
  • Test how a model update changes accuracy, bias, safety, latency and contractual performance.
  • Review access controls, encryption, key management, audit logs and procedures for correcting or deleting sensitive data.

Do not infer that a company has adequate data rights or controls merely because it uses a familiar model provider. Those conclusions require contracts, policies, technical records and testing.

5. Test cybersecurity and incident disclosure

Inventory sensitive data, critical systems, major outsourced functions and interruption points. Request a record of incidents and near misses, detection and response times, affected customers, remediation, insurance recoveries and costs recorded in the financial statements. Examine whether a provider outage, compromised credential, poisoned data set or model-exfiltration event could stop revenue or trigger contractual penalties.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

SEC Division of Corporation Finance CF Disclosure Guidance: Topic No. 2 says registrants should evaluate prior incidents, their severity and frequency, likelihood, potential consequences and preventive actions, and explain how material cyber risks affect the issuer. It cautions: “Registrants should not present risks that could apply to any issuer or any offering and should avoid generic risk factor disclosure.” The guidance is an older staff document, so verify current SEC rules, forms and issuer-specific requirements for a live offering.

6. Assess management, controls and IPO readiness

Evaluate leadership coverage

Review the experience of the chief executive, technical leadership, finance organization, security and privacy leaders, sales management and independent directors. Look for role gaps that become material at public-company scale, such as no owner for revenue accounting, model risk, incident response or investor reporting.

Test financial reporting discipline

Inspect close calendars, reconciliations, approval matrices, audit adjustments, system access and the process for producing historical financial statements. Compare board materials, customer presentations, data-room schedules and draft disclosures for inconsistent definitions or numbers.

Review related parties and historical financing

Examine related-party arrangements, founder or executive transactions, prior unregistered securities sales, debt covenants, unusual consulting agreements and payments to entities connected with directors or major investors. The SEC’s IPO observations identify these areas, along with financial statements and disclosure consistency, as recurring review topics; they do not establish a universal current threshold for any one issue.

7. Understand capitalization and prospective offering terms

A company’s headline valuation may not equal the value of the security you hold. Read each preferred series’ liquidation preference, participation, conversion, anti-dilution, voting and protective provisions.

Also examine secondary sales, transfer restrictions, lockups, registration rights, employee-tax obligations, debt conversion triggers and any difference between a preferred financing price and a future public share price. These are issuer-specific terms; the available SEC material supplies no target cap table, fair-value multiple or universal valuation method.

8. Compare two or more private AI companies consistently

Use the same definitions, period and evidence standard for every candidate. Record where a metric is company-defined, unaudited, usage-based or not comparable.

Decision axis What to compare Evidence standard
Revenue quality Retention, concentration, contract duration, pricing and cash collection Contracts, cohort schedules, invoices and audited or review-ready statements
AI cost sensitivity Inference, training, data, support and compute commitments Cost allocations, provider agreements and downside scenarios
Defensibility Owned IP, data rights, distribution and switching costs Assignments, licenses, technical records and customer references
External dependence Model, cloud, data and infrastructure concentration Terms, renewal rights, service levels and tested alternatives
Production reliability Evaluation quality, error rates, latency, incidents and remediation Versioned test results and operational logs
Governance and security Board oversight, accountability, controls and incident readiness Policies, minutes, control evidence and incident records
Management and reporting Leadership depth, close process, audit readiness and disclosure consistency Organizational records, reconciliations and adviser findings
Capitalization and liquidity Dilution, preferences, lockups, debt and cash runway Executed financing documents and current cap table

Do not create a ranking from promotional metrics alone. For every comparison, state the source, measurement period, definition and unresolved uncertainty.

9. A practical diligence workflow

  1. Set the decision and scope. Decide whether you are assessing an investment, employee equity, acquisition interest or IPO readiness, and define the jurisdiction and security under review.
  2. Request a controlled data room. Ask for the latest financial statements, contracts, cap table, IP assignments, model and data documentation, security materials, board materials and financing documents.
  3. Write the one-page business description. Name the buyer, user, problem, product, payment trigger and revenue mix. Mark every statement that still depends on management explanation.
  4. Build the revenue-to-cash bridge. Tie contracts to invoices, collections, deferred revenue, delivery obligations and costs. Flag concentration, unusual terms and non-recurring work.
  5. Map the dependency graph. Record each model, cloud, data and infrastructure provider, the contractual right to use it and the tested fallback.
  6. Validate the production claim. Reconcile benchmarks and demos with versioned evaluations, real workload costs, reliability records and customer outcomes.
  7. Test governance and data controls. Identify accountable owners, approval gates, monitoring, incident escalation, data permissions and deletion processes.
  8. Challenge cyber and operational resilience. Review incidents, near misses, recovery tests, insurance, service-level remedies and financial consequences.
  9. Reconcile people, controls and disclosures. Compare leadership responsibilities, board materials, accounting records, investor decks and draft filing language.
  10. Model capitalization and downside cases. Calculate dilution from all instruments, apply the actual preference terms and test liquidity under weaker demand, higher compute costs and delayed collections.
  11. Record evidence and open items. Give each conclusion a document reference, owner and resolution date. Treat unanswered material questions as risks, not as optimistic assumptions.

10. Red flags and the right follow-up

Signal Why it matters Follow-up
Revenue described only as bookings or pipeline It may not represent earned or collectible revenue Request executed contracts, delivery status, invoices and cash receipts
Margins exclude inference, support or customization Reported economics may deteriorate with usage Rebuild product-level contribution after all direct costs
One provider supplies the model and cloud A single change or outage can affect both product and cost Inspect termination rights, portability and tested alternatives
Benchmark claims lack task, version or baseline Results cannot be reproduced or compared Obtain evaluation artifacts and production measurements
Generic cybersecurity risk language It does not show which risks are material to this issuer Ask for incidents, consequences, controls and remediation evidence
Conflicting numbers across decks and statements Weak controls or inconsistent definitions can delay an offering Require a reconciled metric dictionary and correction log
Complex preferred rights or missing instruments Headline ownership may overstate the value of common shares Obtain executed financing documents and a fully diluted cap table
Runway depends on uninterrupted growth A modest shortfall may force expensive financing Run downside liquidity scenarios and identify financing triggers

What this framework cannot establish

No title-level framework can supply a company’s fair valuation, IPO probability, market reception or investment recommendation. Those conclusions require current issuer financials, share terms, contracts, audited statements, offering structure and market conditions. The available SEC materials also contain no independently verified market-size statistic, AI-company performance statistic or valuation statistic that can be applied across private issuers.

A disciplined conclusion can still be useful: identify what is supported, what is variable, what is dependent on a third party, what is missing and what evidence would change the decision. A company that cannot explain its revenue, cash commitments, model behavior, data rights, incident history or capitalization is not made safer by a compelling demo or a rumored IPO.
