The right early-stage investor is not necessarily the one offering the largest check. Evaluate the person and fund as a long-term business relationship: verify how the investor behaves when a company misses targets, inspect governance and economic terms, confirm whether the money is actually committed, and test whether the investor’s return expectations fit your strategy. Speak with founders the investor backed—including founders whose companies struggled or failed—and have experienced startup counsel review the documents before signing.
Why check size is an incomplete signal
A check tells you how much capital an investor might put into the round. It does not tell you how the investor will use contractual rights, whether follow-on capital will be available, how quickly decisions will be made, or what happens when the company needs more time. A large check can come with control provisions or return expectations that make the relationship difficult. A smaller check from a well-aligned investor can be more useful if that investor is dependable during hard periods and helpful on the company’s actual priorities.
Assess the proposal in four layers:
- Behavior: how the investor communicates, makes decisions, handles disagreement, and treats companies that are underperforming.
- Fit: whether the investor’s network, expertise, stage focus, and objectives match the company you intend to build.
- Commitment: whether the amount, role, timing, and conditions are genuinely agreed or merely possible.
- Terms: how valuation, dilution, governance, liquidation rights, and other provisions distribute risk and control.
Use the same questions for every prospective investor. Consistent diligence makes differences visible and reduces the temptation to choose based on the most flattering pitch.

| Dimension | What to establish | Evidence to request | Decision question |
|---|---|---|---|
| Behavior and integrity | Conduct during missed targets, conflict, fundraising difficulty, and failure | Conversations with current, former, struggling, and failed portfolio founders | Would I trust this person with bad news? |
| Strategic support | Specific help relevant to this company, not general claims | Examples, introductions, references, and the proposed partner’s actual availability | What will this investor do that we cannot do as efficiently ourselves? |
| Incentive alignment | Growth, profitability, exit, ownership, and follow-on expectations | Direct discussion and the fund’s investment strategy | Are we trying to create the same outcome? |
| Commitment quality | Lead or follow role, amount, timing, and conditions | Written term sheet or other clear commitment, with conditions identified | Can we count this capital in our financing plan? |
| Terms and governance | Board seats, voting rights, protective provisions, liquidation preference, and dilution | Complete financing documents reviewed by counsel | What control or downside protection am I granting? |
| Process proportionality | Whether diligence matches the company’s stage and transaction | Requested materials, deadlines, and explanations for unusual requests | Is this rigorous and reasonable, or unnecessarily burdensome? |
| Instrument mechanics | How a SAFE or convertible security converts with all other securities | Cap, discount if any, pro-rata rights, and a complete capitalization model | What ownership could this financing create after later rounds? |
How do I check an investor’s references?
Start with the investor’s own list
Ask for several founders at a similar stage and in a similar relationship with the investor. Do not accept only the most successful companies or only founders who are still actively raising from the fund. Ask whether you may speak with a founder who has experienced a difficult financing, a missed plan, a down round, a shutdown, or a change in strategy.

Laura Behrens Wu, describing founder diligence in a Y Combinator account, put the principle plainly: “So you better turn the table around and do due diligence on your prospective investors as well because you want to be able to expect the same kind of integrity from them.”
Use backchannel references carefully
Investor-selected references are useful but incomplete. Ask trusted founders, operators, accelerators, lawyers, and other investors whether they know companies that worked with the fund. Keep the outreach discreet and avoid requesting confidential information. You are looking for patterns of conduct, not gossip about a single disagreement.
Wu also advises: “Investors, while they’ll be fast to offer you references, but make sure that you also do backchannel references and that you’re able to talk to people, to founders, that have worked with this investor when they failed.”

- What did the investor promise before the investment, and which promises were fulfilled?
- How quickly did the investor respond when the company missed a target or needed a difficult decision?
- Did the investor help recruit, sell, raise the next round, or solve a problem? Ask for a specific example, including what the investor personally did.
- How did the investor behave in a down round, bridge financing, leadership change, or strategic pivot?
- Did the investor respect confidentiality and avoid bypassing the founder with employees, customers, or prospective hires?
- How are board meetings run? Is discussion candid and constructive, or primarily a request for optimistic reporting?
- What surprised you after signing, whether positively or negatively?
- Would you take money from this investor again? Why or why not?
Ask the same question of founders whose outcomes were disappointing. A failed company does not automatically indicate a bad investor, but the investor’s conduct during the failure is highly informative. Listen for whether the investor helped the founder communicate with stakeholders, honored agreed rights, and treated the team fairly.

Separate real strategic support from a pitch
“We can help with hiring, enterprise sales, partnerships, and the next round” is not evidence by itself. Convert broad claims into testable commitments before you rely on them.
Turn promises into specifics
- Which two or three people can make the introductions you need?
- How many hours can the partner responsible for your investment realistically spend with the company?
- Has the fund solved this exact problem for a portfolio company at your stage?
- Will the proposed partner remain involved after the initial check, or will the relationship transfer to another team member?
- What help is available if the company is not performing to plan?
Ask for introductions only where relevant and observe whether they are thoughtful and timely. A fund with a famous network may still be a poor fit if the relevant partner is unavailable or the network does not match your customers, hiring market, or technology.
What does it mean when an investor says to come back after finding a lead?
Usually, it means the investor is not committing to lead the round now. They may be willing to follow a credible lead later, but that possibility is not committed capital. Treat it as conditional interest until the investor states the amount, role, timing, and conditions in writing.

Clarify the status directly
- Ask, “Are you offering to lead, follow, or decide after another investor leads?”
- Ask for the amount the investor would invest and whether it is reserved for this round.
- Ask what must happen first: a lead investor, diligence item, milestone, valuation, or investment-committee approval.
- Ask when the decision will be made and whether the investor can meet the round’s closing schedule.
- Record the answer in your fundraising plan as committed, conditional, or non-committed capital.
Do not tell employees, existing investors, or other prospective investors that conditional interest is committed. Financing plans built on soft indications can leave a damaging gap at closing.

Test incentive alignment before accepting capital
Investors generally seek a return large enough to matter to their fund. That can produce a preference for rapid growth and a venture-scale exit, while founders may prefer durable profitability, a smaller but valuable business, employee ownership, or independence. Neither objective is automatically right; the risk comes from discovering the difference after the investment is difficult to unwind.
Discuss the company you intend to build
- What annual growth rate does the investor consider necessary?
- How much time is acceptable before profitability, if profitability is part of the plan?
- Would the investor support a capital-efficient path that produces a smaller exit?
- What events would cause the investor to push for a sale, replacement of a leader, or a new financing?
- How much ownership does the fund need to justify follow-on investment?
- What happens if the company reaches a stable, profitable position without pursuing a very large exit?
Compare the answers with your own goals and with the fund’s portfolio strategy. Put material understandings in the financing documents where possible; a verbal expectation can become a future disagreement.
What should I look for in a startup term sheet besides valuation?
Valuation determines the price of the shares, but the rest of the term sheet determines who bears risk and who can make key decisions. Y Combinator’s Series A guidance summarizes the issue: “A contract allocates risks between the parties, so the terms the investor insists on can sometimes say a lot about the investor’s perceived risks.”
| Term area | Why it matters | Questions to ask |
|---|---|---|
| Board composition | Determines who can influence strategy, budgets, hiring, and a future sale | Who appoints each seat? Is there an independent seat? What happens if board votes are tied? |
| Voting and protective provisions | Can give an investor veto rights over financing, a sale, debt, budgets, or changes to the business | Which actions require investor consent, and do those rights apply to ordinary-course decisions? |
| Liquidation preference | Controls how proceeds are distributed before common holders receive value | Is it participating or non-participating? What multiple applies? Are there caps or senior preferences? |
| Pro-rata or pre-emption rights | May allow the investor to maintain ownership in later rounds, affecting space for new investors | Who has the right, for what percentage, and under what notice and timing rules? |
| Founder vesting and repurchase | Can affect founder ownership if someone leaves or the company changes direction | What vesting period, cliff, acceleration, and repurchase rights apply? |
| Information rights | Create recurring reporting obligations and can expose sensitive company information | What reports are required, how often, and who may receive them? |
| Conversion and anti-dilution | Changes ownership or economics in later financings and down rounds | What conversion mechanics and anti-dilution formula apply, and to which securities? |
Terms are context-specific. An illustrative template is not a universal market standard, and a founder should not infer that a provision is harmless because it appears in another company’s documents. Compare the complete package—amount raised, valuation, dilution, rights, and obligations—rather than negotiating one attractive headline number.

Model SAFE dilution instead of guessing
A post-money SAFE makes the relationship between the investment amount and the valuation cap more transparent, but it does not eliminate dilution analysis. For a simple illustration, a $500,000 post-money SAFE with a $5 million cap represents approximately 10% of the post-money company before considering other SAFEs, options, or securities. The result can change when multiple instruments or later financing terms are included.
Build one complete capitalization model
- List every outstanding SAFE, convertible note, option, warrant, and issued share.
- Enter each instrument’s amount, cap, discount, conversion provisions, and pro-rata rights exactly as written.
- Model conversion at the next priced round, including the new money and the round’s price per share.
- Show ownership before and after conversion for founders, employees, each existing investor, and the new investors.
- Run scenarios with different round sizes and valuations. A cap that seems modest in isolation can have a very different effect when several instruments convert together.
- Have counsel confirm that your spreadsheet matches the legal documents and the company’s governing records.
Do not compare a SAFE’s cap directly with a priced round’s pre-money or post-money valuation without accounting for the instrument’s conversion rules. The amount sold, the cap, and all other outstanding securities must be considered together.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Keep investor diligence proportionate to the stage
Early-stage companies often have limited financial history, few contracts, and evolving products. Reasonable diligence may include incorporation records, capitalization, intellectual-property ownership, material customer or employment agreements, financial statements that exist, and compliance questions relevant to the business. Y Combinator’s seed guidance cautions founders about excessive diligence demands and unnecessary financial detail at the seed stage.

Recognize disproportionate requests
- Repeated requests for elaborate forecasts when the company has little historical data and the investor cannot explain how the model will be used.
- Demands for sensitive customer or employee information when an anonymized summary would answer the question.
- Deadlines that force disclosure before you can review confidentiality and data-protection implications.
- Requests unrelated to the investor’s stated decision criteria or to the proposed transaction.
Ask why a document is needed, provide the minimum useful version, and use a secure data room. Reasonable scrutiny protects both sides; a process that consumes the team without improving the decision is a warning about how the relationship may operate later.

Use a decision process that resists fundraising pressure
Create a written investor brief
For each candidate, record the fund’s stage and sector focus, proposed amount, lead or follow role, partner responsible, expected involvement, references contacted, unresolved concerns, and all material terms. Date each update so changing statements are visible.
Score evidence, not charisma
You can use a simple internal rating—such as strong, mixed, or weak—for behavior, fit, commitment, terms, and process. The labels are for comparison, not a claim of mathematical precision. A serious unresolved concern about integrity, control, or an unworkable term should outweigh several attractive introductions.
Use a staged diligence schedule
- Before a term sheet: clarify strategy, role, amount, timing, and the investor’s decision process.
- After a serious indication: contact portfolio founders, including at least one difficult-outcome company, and verify specific support claims.
- When terms arrive: model dilution, read governance and preference provisions, and list every condition to closing.
- Before signing: resolve unanswered reference or alignment questions and obtain legal review of the complete document set.
- At closing: confirm that the final documents match the agreed terms and that all closing conditions are satisfied.
Red flags and positive signals
Red flags
- The investor refuses reasonable backchannel references or offers only highly curated success stories.
- Statements about amount, timing, or leadership remain vague while the investor asks you to plan around the money.
- The investor dismisses questions about failure scenarios, control rights, or liquidation economics.
- Terms grant broad veto power or unusual downside protection without a clear business justification.
- The process demands excessive work from a seed-stage team and changes requirements repeatedly.
- Founders describe a pattern of poor communication, pressure during crises, or behavior that differs sharply from the pre-investment pitch.
Positive signals
- The investor answers difficult questions directly and identifies what is still uncertain.
- References describe consistent treatment across successful, struggling, and failed companies.
- Support claims are specific, relevant, and backed by introductions or examples.
- The investor states whether it will lead or follow, the amount it can invest, and every material condition.
- Negotiations explain the rationale for terms and leave room for counsel to review them.
- The investor’s growth and exit expectations match the strategy you and the team actually want to pursue.
When to involve startup counsel
Use a lawyer familiar with startup financings before signing a term sheet that contains binding provisions and certainly before executing definitive documents. Counsel can explain governance, preferences, conversion, founder vesting, information rights, tax implications, and interactions among multiple instruments. Y Combinator’s term-sheet material recommends lawyers experienced with startup deals.
Legal review does not replace business diligence. Your lawyer can interpret what a provision does; founders and references are usually better positioned to tell you how an investor behaves in practice. Give counsel the full capitalization table, every SAFE or note, prior side letters, and the latest proposed documents so the analysis is complete.
Practical final checklist
- Have I spoken with investor-selected founders and independent backchannel references?
- Have I included a founder whose company struggled or failed?
- Do I know exactly whether the investor is leading, following, or waiting for another lead?
- Is the amount, timing, and every condition of the investment documented?
- Do the investor’s return expectations fit our desired growth, profitability, and exit path?
- Have I compared board, voting, preference, information, pro-rata, vesting, and anti-dilution terms—not just valuation?
- Have I modeled every SAFE, note, option, warrant, and new financing together?
- Is the diligence process proportionate to our stage and the transaction?
- Has qualified startup counsel reviewed the complete documents?
- Would I still want this investor involved if the company misses its plan?
The last question is the core test. Capital is temporary; governance rights, information rights, and the working relationship can shape the company for years. Choose the investor whose conduct, incentives, commitment, and terms remain acceptable in the difficult scenarios—not merely the investor with the biggest initial check.
