Do not decide from the headline price. First determine whether the offer buys your unexercised options, requires you to exercise and sell shares at closing, or purchases shares you already own. Then calculate net cash after the strike price, withholding, taxes and fees; classify the award as an ISO or NSO; verify transfer restrictions and deadlines; and compare the certain cash with the uncertain, illiquid value of continuing to hold.

A tender or secondary offer is not automatically equivalent to a 409A common-stock value or a preferred financing price. The buyer, share class, transaction structure and tax reporting can change the economics. The framework below is a U.S. federal starting point, not individualized tax, legal or investment advice; state, local, non-U.S. and personal circumstances can produce a different result.

Start by identifying exactly what is being sold

“Cash out my options” can describe two different transactions. Your documents should make the distinction clear:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Structure What happens Why the distinction matters
Direct option cash-out The company or a buyer pays you for the option itself, usually under a cancellation or settlement provision. You may never become a shareholder. The payment can be reported as compensation, and the option is cancelled rather than exercised.
Exercise-and-sale You exercise some or all options, pay the strike price, and sell the resulting shares immediately to the buyer. You incur the exercise cost and may have income at exercise and a separate sale transaction. ISO treatment can be lost through an immediate sale.
Sale of already-owned shares You sell shares acquired earlier through exercise or another transfer. Your basis, holding period and prior tax events matter; this is not the same as selling an unexercised option.

Ask the issuer for the offer memorandum, tender or secondary-sale agreement, your equity plan and grant notice, the capitalization and price information available to participants, the withholding explanation, and the written treatment of every unaccepted option. Confirm whether the offer covers only vested awards, whether unvested awards are accelerated or forfeited, and what happens if the transaction is cancelled.

Build a transaction worksheet before comparing prices

Use one row for each grant and model the number of shares the offer will actually accept. If participation is capped or prorated, run a low, expected and high acceptance case rather than assuming every tendered share will close.

Exercise-and-sale calculation

For an exercise-and-sale offer, start with:

Gross sale proceeds = shares accepted × offer price per share

Then subtract:

  • the strike price for each option exercised;
  • federal, state and local withholding;
  • estimated tax that will not be covered by withholding;
  • brokerage, legal, wire, escrow or other transaction charges; and
  • any amount withheld to satisfy an exercise or settlement condition.

The result is an estimate of cash delivered at closing, not a guarantee of your final tax bill. Keep a separate reserve for tax on income that appears later on a return, especially where the company’s withholding is based on payroll rules rather than your marginal rate.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Illustrative worksheet

The following numbers are hypothetical to show the method, not a market estimate. Suppose 10,000 vested options have a $2 strike price and the offer accepts all of them at $8.50 per share. Gross proceeds are $85,000. The exercise cost is $20,000, leaving $65,000 before withholding, taxes and fees. If $18,000 is withheld and fees are $500, estimated cash at closing is $46,500. Your actual tax may be higher or lower, and the calculation changes if only part of the tender is accepted.

Line item Illustrative amount
Shares accepted 10,000
Offer price $8.50
Gross proceeds $85,000
Exercise cost (10,000 × $2) −$20,000
Withholding −$18,000
Transaction fees −$500
Estimated cash at closing $46,500

For a direct option cash-out, replace the exercise-cost line with the settlement terms in the agreement. Do not subtract a strike price unless the documents require exercise. Ask the company how the payment will appear on Form W-2 or other tax reporting.

Classify each grant: ISO, NSO or something else

Tax analysis starts with the legal type shown in the grant notice and plan. A label in an employee portal is not enough if the grant was modified, transferred, extended after termination or partly converted.

Incentive stock options (ISOs)

For a statutory ISO, the Internal Revenue Service generally does not treat the grant or exercise as regular gross income. Exercise can nevertheless create an alternative minimum tax (AMT) adjustment based on the spread between the stock’s fair market value and the exercise price. The AMT calculation is separate from ordinary income withholding, so a payroll statement may not reveal the full exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Sale timing controls whether the favorable ISO treatment survives. The statutory holding periods are generally at least two years from the grant date and one year from the exercise date. Selling earlier is a disqualifying disposition: part of the spread can become ordinary compensation income, with the remainder generally treated under the capital-gain rules. An immediate sale in an exercise-and-sale offer therefore does not produce the same result as exercising and holding.

Ask the company to identify the grant date, exercise date, fair market value used at exercise, and whether the proposed closing will be treated as a disqualifying disposition. Offer duration or other terms can also cause ISO treatment to be lost in some structures. Confirm the result with a qualified adviser rather than relying on the award label.

The $100,000 ISO limit

Internal Revenue Code §422(d) limits the fair-market value of shares that may first become exercisable as ISOs for one person to $100,000 in a calendar year, measured using the grant-date value. Amounts above that ceiling are treated as nonstatutory options. A grant can therefore contain shares with different tax treatment even when the paperwork calls the overall award an ISO.

Nonstatutory or nonqualified stock options (NSOs)

For most NSOs without a readily determinable fair market value, the IRS generally recognizes no income at grant. At exercise, the spread between the stock’s fair market value and the amount paid is included in income. The employer commonly withholds payroll taxes and reports the compensation, but withholding may not equal your final federal, state or local liability. A later sale of the shares is a second taxable event based on the sale price and your adjusted basis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Under a direct cash-out, or under some immediate exercise-and-sale arrangements, the payment may be treated as ordinary compensation. The exact result depends on the grant terms, the company’s reporting, the buyer and the transaction documents.

Understand what the offer price represents

Ask these questions in writing before treating the quoted price as “the value” of your equity:

  • Which class of stock is being purchased—common, a preferred class, or another security?
  • Who is buying: the company, existing investors, a new investor or a special-purpose vehicle?
  • Is the offer limited to employees or former employees, and is participation voluntary?
  • Is the price gross or net of fees, exercise costs, withholding or escrow?
  • How was the price set, on what transaction date, and can the company explain the valuation reference?
  • Will any portion be treated as wages or other compensation rather than proceeds from a share sale?

409A value is a reference point, not a cash quote

A 409A valuation is an appraisal of common-stock fair market value for tax purposes. It is not a promise that a holder can sell shares at that amount. The appraisal may reflect the lack of marketability and the rights of common stock, while a financing price may reflect preferred shares with liquidation preferences, protective provisions or other rights. A tender price can be above or below either figure because it reflects a particular buyer, date, structure and risk allocation.

Do not convert a 409A number into an option payout by multiplying it by your share count. Compare the share class, preference rights, latest valuation date, transfer limits and the actual closing terms. The available professional commentary does not establish one generally applicable formula for turning a 409A valuation into the cash value of an individual grant.

Premiums and compensation characterization

A premium over common-stock fair market value can raise a question about whether some value is compensation, depending on the facts. Professional tax commentary describes this as fact-specific, not as a universal IRS rule. Request the company’s written explanation of its reporting position and ask an adviser to review unusual pricing, employee-only eligibility or arrangements that tie the payment to continued service.

Check eligibility, restrictions and closing mechanics

Private-company equity is not freely tradable. Before signing, verify each item below:

  • Vesting: which options are vested on the eligibility date and whether any acceleration applies;
  • Post-termination window: how long a former employee has to exercise and whether the offer changes that deadline;
  • Transfer restrictions: plan provisions, shareholder agreements, rights of first refusal and company-consent requirements;
  • Offer limits: minimum or maximum sale amounts, aggregate caps, proration and treatment of oversubscription;
  • Closing conditions: financing, board approval, regulatory conditions, escrow, representations and the right to withdraw;
  • Unaccepted awards: whether they remain outstanding, are cancelled, or continue under the original expiration date; and
  • Information rights: what capitalization, valuation and financial information the company is providing to participants.

Do not assume that a secondary sale is available simply because another employee sold shares. A private transfer may require company consent or may be prohibited by the plan. The transaction documents, not informal assurances, control.

Compare selling now with holding

There is no universal “sell” or “hold” answer. Write the alternatives side by side and evaluate them on the same assumptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Decision axis Sell through the offer Continue holding
Cash certainty Potentially immediate cash after exercise cost, withholding and fees, subject to closing and proration. No immediate liquidity; future proceeds depend on a later approved sale, acquisition, IPO or other event.
Downside and concentration Reduces exposure to one private company and may diversify employment-linked wealth. Retains full company exposure, including dilution, business failure and valuation declines.
Upside Gives up future appreciation on the shares sold. Preserves upside but also the possibility of no liquidity event or a lower future price.
Tax timing and character May trigger exercise income, a disqualifying ISO disposition or compensation reporting now. May defer a taxable sale, but an ISO exercise can still create AMT and an option can expire.
Liquidity and restrictions Uses a defined window but may be capped, prorated or conditioned on approvals. Future transfers may be restricted, require consent or never become available.
Price comparability Reflects this buyer, share class, date and structure. Future value is unknown and cannot be inferred simply from a 409A or preferred-round price.

Account for the value you give up

For the portion you sell, note the number of shares surrendered, the option expiration date, the remaining vested and unvested awards, and any rights attached to the shares. Scenario-test a strong outcome, a flat outcome and a zero-liquidity outcome. The purpose is not to predict the company; it is to make the trade-off visible: certain net cash today versus a risky, illiquid claim on future value.

Consider your personal balance sheet

The same offer can be sensible for one holder and unsuitable for another. Weigh emergency-fund needs, debt, tax reserves, other investments, household income, job dependence on the company and tolerance for losing the entire equity value. Avoid treating unvested options or a private valuation as spendable cash.

Plan for tax reporting and records

Request a written reporting schedule before closing. Ask specifically:

  • What amount will appear on Form W-2, and in which year?
  • Will the company issue Form 3921 after an ISO exercise?
  • What basis and sale proceeds will be reported to you and to the tax authorities?
  • Which taxes are withheld at closing, and which are your responsibility?
  • How will a disqualifying ISO disposition be identified?

The IRS says an employer should provide Form 3921 after an ISO exercise. Keep that form with the grant notice, exercise confirmation, brokerage statement, settlement statement, withholding records and proof of fees. Reconcile the reported basis with your own records; payroll and broker reporting can show different fields for compensation income and sale proceeds.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Federal rules are only a baseline. State and local sourcing, residency, employment in multiple jurisdictions, AMT credits, estimated-tax payments and former-employee status can change the result. A tax professional who understands equity compensation can model the transaction before you sign, particularly when the offer includes both ISOs and NSOs or a large exercise spread.

Use the disclosure and legal context correctly

SEC staff interpretations discuss disclosure obligations under Rule 701 for certain compensatory securities offerings and exercises. Whether Rule 701 applies to a particular issuer or tender structure depends on the offering and its facts; its existence does not establish that your transaction qualifies. The practical takeaway is to request the company’s disclosure package and obtain legal advice when the documents are incomplete, the buyer is outside the company, or transfer restrictions are unclear.

A practical review sequence

  1. Inventory the awards. Record grant type, grant date, vesting, strike price, expiration, post-termination deadline and the number of shares eligible for the offer.
  2. Read the transaction documents. Mark whether the offer is a direct option settlement, an exercise-and-sale, or a sale of existing shares.
  3. Model acceptance. Calculate gross proceeds and net cash for full, prorated and minimum-acceptance cases.
  4. Map tax events. Identify ISO or NSO treatment, exercise income, AMT exposure, holding-period consequences, withholding and possible compensation characterization.
  5. Verify price comparability. Compare the offer with the relevant common-stock 409A value and preferred price only after checking class, rights, dates and structure.
  6. Confirm restrictions. Obtain written confirmation of company consent, rights of first refusal, eligibility and what happens to options you do not tender.
  7. Review reporting. Get the W-2/Form 3921 and basis explanation, and preserve all closing records.
  8. Make the portfolio decision. Decide how much concentration to retain, how much liquidity you need and how much future upside you are willing to exchange for cash now.
  9. Get advice where the facts are difficult. Use a qualified equity-compensation tax adviser or securities lawyer for a large spread, mixed award types, a former-employee exercise, unusual terms or multi-state taxation.

Common mistakes that can change the result

  • Assuming “cash out” means the same thing everywhere. A direct option payment and an exercise-and-sale have different cash and tax steps.
  • Using the headline price as net proceeds. Exercise cost, withholding, fees and tax reserves can materially reduce cash delivered.
  • Treating every ISO as fully tax-favored. The $100,000 annual ISO limit, disqualifying dispositions and post-grant modifications can change treatment.
  • Ignoring AMT. An ISO exercise can create AMT even when regular federal income tax at exercise is zero.
  • Equating 409A, preferred and tender prices. Different classes and rights support different values.
  • Overlooking proration or closing conditions. Tendering 10,000 shares does not prove that 10,000 will be purchased.
  • Letting options expire while waiting. A review of the offer should include the original expiration and any post-termination deadline.
  • Relying on informal tax assurances. Obtain the company’s reporting position in writing and have your own adviser model your facts.
  • Failing to reserve for non-withheld tax. Payroll withholding is not necessarily your final liability.

Questions to answer before signing

  • What exact security or right am I selling?
  • How many shares will actually be accepted, and can the amount be prorated?
  • What cash remains after the strike price, withholding, tax reserve and fees?
  • Is each grant an ISO or NSO, and does the $100,000 ISO limit affect any shares?
  • Will an exercise or sale be a disqualifying ISO disposition?
  • What price and class are being compared with the offer, and what rights differ?
  • Can I transfer the shares without company consent or a right-of-first-refusal process?
  • What happens to unaccepted, unvested or expired options?
  • What forms will I receive, and what basis and proceeds will they show?
  • Does my state, local jurisdiction or former-employee status require a separate analysis?

Only after these answers are documented can you compare the offer with holding. The sensible decision is the one that fits your verified net cash, tax position, concentration risk, liquidity needs and willingness to accept an uncertain private-company outcome.
