Evaluate an industrial company by reading operating margins, return on invested capital (ROIC), and free cash flow (FCF) together over several aligned reporting periods. Margins show how much profit the company earns from sales, ROIC shows how efficiently it uses the capital tied up in the business, and FCF tests whether accounting profits become cash after capital spending. The reliable conclusion comes from the trend, the company’s definitions and reconciliations, and comparisons with similar businesses—not from one ratio or a universal cutoff.
The three-part profitability test
Industrial profitability has three separate dimensions:
- Margins: profit earned from each unit of revenue.
- ROIC: after-tax operating return generated by the capital invested in operations.
- Free cash flow: cash left after operating needs and capital expenditures.
A company can look strong on one measure and weak on another. An operating margin can improve while ROIC declines if factories, inventory, acquisitions, or other assets grow faster than operating profit. Net income can rise while FCF falls if receivables or inventory absorb cash or if capital expenditures increase. Read the measures as a connected system.
There is no defensible, one-size-fits-all “good” industrial margin or ROIC in the available company disclosures. Capital intensity, business mix, accounting policies, fiscal calendars, and the definitions used by each issuer make an unadjusted ranking unreliable. The objective is a consistent, documented comparison.

Start with the reporting context
Before calculating anything, establish exactly what period and accounting basis each number represents. Use the latest annual report or Form 10-K, quarterly filings, earnings releases, and investor presentations, then record:
- Fiscal year-end and the period covered.
- Reporting currency and whether the figures are consolidated or segment-level.
- Acquisitions, divestitures, restructurings, discontinued operations, or segment reorganizations.
- GAAP figures and every adjusted or non-GAAP measure reported separately.
- Changes in accounting policies or the company’s definition of a metric.
Fiscal years do not end on the same date. For example, Rockwell Automation’s Form 10-K identifies a fiscal year ended September 30, 2025; that period should not be silently compared with a calendar-year company’s 2025 results. Check the issuer’s current filing rather than assuming the year labels match. The filing is available at Rockwell Automation’s fiscal 2025 Form 10-K.
Build a multi-year series—normally at least three years when the disclosures permit it. A single year can be distorted by a commodity spike, a large contract, an acquisition close, customer destocking, or an unusual working-capital movement.

Gross margin: economics before operating overhead
Gross margin is calculated as:
Gross margin = gross profit ÷ revenue × 100
Gross profit is revenue less the cost of goods or services sold. The ratio indicates how much remains to cover engineering, selling, general and administrative costs, research, depreciation that is included in cost of sales, and other operating expenses. Changes can reflect pricing, product mix, material and labor costs, utilization of plants, freight, warranty provisions, or acquisition accounting.
Use the company’s reported gross-profit line when available. If a company does not present gross profit in a way that is comparable with a peer, note that limitation instead of forcing a reconstruction from inconsistent categories.
Operating margin: profit after operating costs
Operating margin is:
Operating margin = operating income ÷ revenue × 100
State the exact numerator. “Operating income,” “operating profit,” EBIT, adjusted operating income, and segment profit are not automatically interchangeable. Siemens describes an industrial-business profit margin as the relevant business’s profit divided by its revenue; the company’s investor FAQ explains its terminology at Siemens’ investor-relations FAQ.

Keep GAAP operating margin separate from an adjusted margin. An adjusted figure may exclude restructuring, acquisition costs, amortization, impairment, stock compensation, or other items. Those exclusions can help identify recurring operations, but they also reduce comparability when companies choose different adjustments. Present both where material and link every adjustment to the issuer’s reconciliation.
Explain the movement instead of assuming it
For each year-to-year change, use management’s discussion and analysis to test possible causes:
- Price increases or price concessions.
- Higher or lower shipment volume.
- Product, customer, geographic, or segment mix.
- Steel, energy, labor, freight, and other input costs.
- Productivity programs and capacity utilization.
- Restructuring, warranty, litigation, or launch expenses.
- Acquisition and divestiture timing.
A ratio alone cannot identify the cause. If management does not quantify a driver, describe it as a possible explanation rather than a fact.
Use segments carefully
Consolidated margins can hide very different businesses. Compare a capital-intensive equipment segment with similar equipment makers, and a service or software segment with businesses that have comparable economics. Record segment revenue, segment profit definition, eliminations, and corporate costs. A higher-margin service mix can lift the consolidated ratio even if the underlying manufacturing economics have not changed.
Calculate and interpret ROIC
The basic concept
ROIC relates after-tax operating profit to the capital employed to produce it:
ROIC = NOPAT ÷ average invested capital × 100
NOPAT is generally net operating profit after tax. A common starting point is operating profit multiplied by one minus an appropriate tax rate, followed by clearly disclosed adjustments. Average invested capital is often the average of beginning and ending operating capital, but companies differ on which assets and liabilities they include.
Inspect both sides of the ratio
Before accepting a published ROIC, identify:
- NOPAT numerator: reported operating profit, tax rate, treatment of interest, non-operating income, restructuring, amortization, impairments, and other adjustments.
- Invested-capital denominator: debt, equity, operating leases, pension obligations, working capital, property and equipment, goodwill, intangible assets, and cash or excess cash.
- Averaging convention: ending capital only, beginning-and-ending average, monthly average, or another method.
- Period alignment: whether the profit period and capital balances cover the same fiscal year.
Leases and goodwill can materially alter the denominator. Excluding goodwill may make an acquisition-heavy company’s ROIC look higher; including it may better represent the capital shareholders paid. Neither treatment is universally correct for every decision. Use the company’s disclosed method first, then apply a consistent method across peers if you are constructing your own comparison.

Published example: General Dynamics
General Dynamics’ 2026 proxy statement defines ROIC using NOPAT divided by average invested capital and describes its components. It says the calculation excludes goodwill impairments and non-economic accounting changes. Under that company-specific method, General Dynamics reported a 2025 ROIC of 14.2%. That is an example of a disclosed calculation, not an industrial-sector target.

The filing warns: “Our calculation of these metrics may not be completely comparable to similarly titled measures of other companies due to potential differences in the method of calculation.” It also says the metrics should not be considered in isolation from, or as a substitute for, GAAP measures. Read the complete reconciliation in General Dynamics’ 2026 proxy statement, Appendix A.
Reproduce a company’s ROIC
- Copy the company’s reported operating profit or NOPAT and the exact adjustment schedule.
- Copy beginning and ending invested-capital amounts, including the stated treatment of cash, goodwill, leases, and pensions.
- Calculate the average capital using the company’s stated convention.
- Divide NOPAT by that average and multiply by 100.
- Reconcile your result to the published percentage; investigate rounding or unexplained differences.
- Repeat for each year using the definition in force for that year, noting any definition change.
If the issuer does not provide enough detail to reproduce the figure, label it as company-reported and do not imply that it is directly comparable with a peer’s ratio.
Evaluate free cash flow and cash conversion
The common definition
A widely used starting point is:
Free cash flow = net cash provided by operating activities − capital expenditures
FCF margin is:
FCF margin = free cash flow ÷ revenue × 100
Ingersoll Rand uses this basic approach and defines FCF margin as FCF divided by revenue in its second-quarter 2026 non-GAAP disclosures at the company’s SEC-hosted results exhibit. The company presents the measure as supplemental, not as a replacement for GAAP cash-flow measures.

Scan for outdated or missing drivers - takes under a minuteDriver Scan →Clear out junk files and repair common Windows errorsFree Scan →Fix the driver behind crashes, sound loss and screen glitchesFind Drivers →Definitions vary. Siemens describes segment FCF as operating cash flows less additions to intangible assets and property, plant, and equipment. A company may classify capitalized software, development costs, or other investments differently. Use the issuer’s reconciliation to determine what was included.
Check durability, not just the sign
For each period, examine:
- Operating cash flow and the separate FCF figure.
- Capital expenditures by year and, when disclosed, maintenance versus expansion spending.
- Receivables, inventory, payables, contract assets, and other working-capital movements.
- Customer advances, milestone payments, and timing of large contracts.
- Pension contributions, restructuring cash costs, taxes, and other unusual outflows.
A negative year can result from a deliberate factory expansion or a temporary inventory build. A positive year can be helped by collecting receivables or reducing inventory and may not persist. Confirm the explanation in the cash-flow statement and management discussion.

FCF is not automatically discretionary cash
FCF after capital expenditures still may be needed for debt repayment, lease payments, pensions, dividends, acquisitions, environmental obligations, or required technology investment. Treat an adjusted FCF figure as supplemental until it is reconciled to operating cash flow and capital expenditures. General Dynamics reported 2025 FCF of $3.959 billion under its stated method; that amount describes General Dynamics in that fiscal period and is not a sector benchmark. Its additional reconciliation is available in the 2025 annual report.
Combine margins, ROIC, and FCF

|---|---|---|
| Margins rising, ROIC rising, FCF positive and stable | Improving profitability with returns and cash broadly supporting it. | Whether gains come from recurring operations or a one-time price, mix, or working-capital event. |
| Margins rising, ROIC falling | Operating profit is growing more slowly than invested capital. | New plants, acquisitions, inventory, goodwill, or other assets added ahead of earnings. |
| Margins stable, FCF falling | Accounting profit is not converting to cash in the period. | Receivables, inventory, contract timing, capex, pensions, taxes, and restructuring payments. |
| ROIC rising, margins flat | Capital may be used more efficiently even without higher sales profitability. | Asset utilization, working-capital discipline, divestitures, or a smaller capital base. |
| Adjusted margins or FCF strong, GAAP results weak | Exclusions are materially affecting the presentation. | Each adjustment’s frequency, cash impact, and reconciliation to GAAP. |
| All three measures volatile | Cyclicality, project timing, acquisitions, or inconsistent definitions may dominate. | A longer history, normalized periods, and segment-level disclosures. |
The goal is not to force the three metrics to agree. Divergence is often the most useful clue because it directs attention to capital deployment, working capital, or the quality of adjustments.
Build a disciplined peer comparison
Create a table in which every value carries its definition and period. At minimum, include these fields:
| Comparison axis | Required check |
|---|---|
| Fiscal period | Year-end date, number of months, currency, and acquisitions or divestitures during the period. |
| Business mix | Industrial, service, distribution, software, geographic, and customer exposure. |
| Gross margin | Revenue and gross-profit line used; confirm whether classifications are comparable. |
| Operating margin | GAAP operating income versus adjusted or segment profit. |
| ROIC numerator | NOPAT definition, tax rate, and operating-profit adjustments. |
| ROIC denominator | Debt, equity, leases, goodwill, intangibles, cash, working capital, and averaging method. |
| FCF definition | Operating cash flow less which capitalized investments and unusual items. |
| Trend | At least several periods, with explanations for major changes. |
If a comparable value is not disclosed, write “not stated” and retain the source rather than substituting an estimate. When definitions cannot be aligned, describe the difference and avoid ranking companies as though their ratios were identical.

- Create a source sheet. Record filing name, URL, publication date, fiscal year-end, currency, and whether each figure is GAAP or adjusted.
- Enter the income statement. Capture revenue, gross profit, operating income, and every disclosed operating adjustment for each year.
- Calculate margins. Use gross profit divided by revenue and operating income divided by revenue. Add separate columns for adjusted measures rather than overwriting GAAP values.
- Enter ROIC components. Record NOPAT, beginning invested capital, ending invested capital, and the company’s averaging convention. Recalculate the published percentage.
- Enter cash-flow components. Record operating cash flow, capital expenditures, the company’s reported FCF, and each reconciling item. Calculate FCF margin.
- Add a variance column. Compare each year with the prior year in percentage points for margins and percentage change for ROIC and FCF.
- Annotate causes. Link each large movement to the relevant management discussion, segment note, or cash-flow disclosure.
- Write the conclusion last. State whether profitability, capital efficiency, and cash conversion are improving, weakening, or mixed, and identify the evidence behind that judgment.
Common mistakes and how to avoid them
Using a universal cutoff
Industrial companies differ too much in capital intensity and mix for a single margin or ROIC threshold to be defensible from these sources. Use a consistent peer set and a multi-year direction instead.

Comparing unmatched fiscal years
Seasonality, commodity prices, and acquisition timing can make a calendar-year result incomparable with a non-calendar fiscal year. Align periods or explain why alignment is impossible.
Treating published ROIC as standardized
Two companies can use the same label while differing on NOPAT, goodwill, leases, cash, taxes, or averaging. Reproduce each calculation before comparing it.
Calling all FCF “surplus” cash
FCF excludes capital expenditures but not every financial obligation. Consider debt service, leases, pensions, dividends, acquisitions, and other required uses.
Do these 3 things before closing this tab:

Price, volume, mix, input costs, working capital, and capex can move ratios in opposite directions. Use management’s documented explanation and identify uncertainty where the filing does not quantify a cause.
What a sound profitability conclusion looks like
A defensible assessment states the period, definitions, and direction of all three measures. For example, it might conclude that operating margin improved on documented pricing and productivity, ROIC remained stable after a larger invested-capital base, and FCF weakened because capital expenditures and inventory increased. That conclusion is more informative than calling the company “high margin” from one year’s percentage.
Use the latest filings to update the series, preserve the company’s reconciliations, and keep adjusted and GAAP measures visibly separate. Margins answer how profitably the company sells; ROIC answers how productively it deploys capital; FCF answers whether those profits survive the cash demands of the business. Together, aligned over time and compared only with genuinely similar companies, they provide a practical view of industrial profitability.
