Evaluate a bank stock in this order: capital strength, credit quality, funding and liquidity, sustainable earnings, business and governance risks, then valuation. Use the bank’s latest filings and several years of trends, and compare it with institutions that have similar activities and geography. Industry averages can provide context, but they cannot replace company-level analysis.
1. Assemble the right information before looking at the share price
A bank’s balance sheet is both its product and its main source of risk. Start with the latest annual report and quarterly filing, then add the earnings release, investor presentation, regulatory capital disclosures and relevant regulatory reports. For U.S. banks, Call Reports and, for larger holding companies, FR Y-9C data can add detail that is not obvious in a press release. Outside the United States, use the equivalent statutory and prudential filings for that jurisdiction.
Record the reporting date for every figure. A bank that reports in March should not be compared with a peer reporting in December without adjusting for the different period. Note whether a ratio is bank-only or consolidated, annualized or trailing, and based on regulatory or generally accepted accounting measures.

- Match the main business: consumer deposits and mortgages, commercial lending, credit cards, wealth management, custody, investment banking or a combination.
- Match geography and currency, because local employment, property markets, regulation and interest rates drive credit and funding results.
- Consider asset size and legal structure. A globally active holding company has different capital and liquidity disclosures from a community bank.
- Use at least three to five peers and the bank’s own history. One unusually strong or weak quarter is not a trend.
Build a worksheet with quarterly and annual values for capital, profitability, credit losses, deposits, funding, loan mix and valuation. Add management explanations from filings, but verify explanations against the numbers.

2. Test capital: how much loss can the bank absorb?
Capital is the first line of defense against unexpected losses. Read the Common Equity Tier 1 (CET1) ratio together with the leverage capital ratio; neither is a universal pass/fail test.
CET1 and leverage answer different questions
CET1 consists principally of common stock and retained earnings. The CET1 ratio compares that loss-absorbing capital with risk-weighted assets, so the denominator reflects regulatory risk weights assigned to different exposures. A leverage capital ratio compares Tier 1 capital, with specified adjustments, with consolidated assets without risk-weighting them. The leverage measure is a non-risk-weighted check that can expose a balance sheet carrying substantial assets that receive relatively low risk weights.
For each ratio, examine the current level, the direction over several quarters, the bank’s applicable minimum and buffers, and management’s planned dividends and buybacks. Ask what happens if risk-weighted assets grow, loan losses rise, securities are sold, or retained earnings fall. A bank can report a high ratio today and still be vulnerable if capital is being distributed aggressively or losses are building in a concentrated portfolio.

| CET1 ratio | U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis | 12.66% | System context only; do not use as a target for an individual bank. |
| Leverage capital ratio | U.S. banking-industry aggregate, Q2 2026, Federal Reserve Bank of St. Louis | 7.99% | Non-risk-weighted context; business mix and size differ by institution. |
| CET1 ratio | Large-bank sample, end of Q1 2026, Federal Reserve | 12% | A different sample and quarter from the industry aggregate. |
The Federal Reserve said most large banks’ CET1 ratios declined quarter over quarter at the end of Q1 2026 because shareholder distributions and risk-weighted-asset growth outweighed incremental earnings, while all remained well capitalized. That statement describes the sample and date specified; it is not evidence that every bank has the same buffer.

Look beyond the headline ratio
- Read the capital-composition table: common equity, preferred stock, goodwill, deferred tax assets and other regulatory adjustments can materially change usable capital.
- Compare regulatory capital with tangible common equity (TCE). TCE incorporates available-for-sale securities’ fair-value changes more broadly than some regulatory capital treatments.
- Review stress-test or management-sensitivity results where disclosed. Test a severe but plausible increase in provisions, a fall in earnings and growth in risk-weighted assets.
- Check the payout ratio and announced buybacks. Distribution plans consume the same capital that could absorb future losses.
Unrealized losses on securities deserve special attention. A bank may be able to hold a bond to maturity and avoid recognizing a trading loss, but it still needs cash if depositors withdraw funds. Examine both the regulatory presentation and the bank’s practical ability to hold assets without selling them at a loss.
3. Judge earnings quality, not just the latest profit
Track return on average assets (ROAA), return on equity (ROE), net interest income, net interest margin (NIM), noninterest income, operating expenses and provisions for credit losses across multiple quarters and years.
Understand the main formulas
- ROAA: net income divided by average assets. It indicates how efficiently the balance sheet generates profit.
- ROE: net income divided by average common equity (or the denominator specified by the bank). More leverage can raise ROE without improving the underlying business.
- NIM: net interest income divided by average earning assets. It measures the spread earned from lending and investing after interest paid on funding.
The Federal Reserve Bank of St. Louis defines NIM using bank-only data because the measure is meaningful at the operating bank level, where deposit-taking and lending occur. Confirm whether a reported margin is bank-only or consolidated before comparing it.

Decompose NIM into asset yields, deposit costs, wholesale funding costs, loan mix and securities yields. A stable NIM can hide rising deposit costs or a shrinking loan book, while a temporarily high NIM can result from floating-rate loans repricing faster than funding. Compare revenue with provisions and expenses: a bank whose profit rises only because provisions were released or trading income spiked may not have durable earning power.

| Metric | U.S. aggregate reference | Interpretation questions |
|---|---|---|
| Annualized quarterly ROAA | 1.30% in Q2 2026, up from 1.17% in Q1 2026 (Federal Reserve Bank of St. Louis) | Is the bank above or below peers for recurring reasons, and what portion came from one-off items? |
| Average annualized quarterly NIM | 3.24% in Q2 2026, up from 3.22% in Q1 2026 (Federal Reserve Bank of St. Louis) | How did deposit pricing, asset yields, loan mix and interest-rate sensitivity produce the margin? |
| Aggregate ROE for 24 large banks | 14% in Q1 2026, up from 12% in Q4 2025 (Federal Reserve) | Was the increase generated by recurring operations, lower provisions, capital changes or volatile noninterest income? |
| Large-bank year-end 2025 results | About 1.1% ROAA and 11.2% ROE (Federal Reserve) | Use only as a period-specific reference, not a forecast. |
In the large-bank sample, noninterest-income growth in Q1 2026 offset higher expenses and credit-loss provisions while net interest income was flat quarter over quarter. The St. Louis Fed also reported that industry noninterest income reached its highest level since 2021, helped by advisory, underwriting and trading revenue. Separate recurring fee income from market-sensitive activities before deciding that earnings have improved structurally.
Check operating discipline
Calculate the trend in compensation, technology, branch and other operating costs relative to revenue. Ask whether expense growth supports productive capacity or merely offsets weak revenue. A bank can have a respectable ROE because it uses substantial leverage; pair ROE with ROAA, capital ratios and asset growth.
4. Examine credit quality by portfolio
Credit losses are often the event that turns a seemingly cheap bank into an expensive problem. Review past-due loans, nonaccrual loans, net charge-offs, provisions and the allowance for credit losses. Follow each measure over time and by material portfolio.
Recommended Free Tools
Use several indicators together
- Past-due and nonaccrual loans: early evidence that borrowers are not paying as agreed. Break out 30-day, 90-day and nonaccrual categories where available.
- Net charge-offs: loans removed as uncollectible, net of recoveries. They are realized losses, not a complete forecast.
- Provision expense: management’s current-period estimate of expected losses. A low provision does not prove future losses will stay low.
- Allowance coverage: compare the allowance with nonaccrual loans, charge-offs and the risk of each portfolio.
| Portfolio or measure | Q2 2026 U.S. aggregate figure | What to investigate at the bank |
|---|---|---|
| Nonaccrual and loans at least 30 days past due | 1.46% of total loans | Direction, re-aging practices, collateral and concentrations. |
| Credit-card noncurrent loans | 2.85% of total loans | Borrower income, charge-off policy, credit-score mix and reserve coverage. |
| Auto noncurrent loans | 3.71% of total loans | Used-car values, loan-to-value ratios, geography and repossession recoveries. |
| Net charge-offs | 0.57% of average loans, down from 0.59% in Q1 | Whether improvement is broad or concentrated in a single portfolio. |
These are Federal Reserve Bank of St. Louis industry aggregates. A bank can look healthy against the aggregate while carrying unusual exposure to a stressed sector.

Map concentration and underwriting
Identify exposure to commercial real estate (including office, multifamily and construction), commercial and industrial borrowers, credit cards, auto loans, residential mortgages and any single industry or region. Read maturity schedules, variable-rate shares, collateral values, borrower debt-service capacity and criticized or classified loan disclosures. Management commentary should explain underwriting changes and migration in risk grades; compare those explanations with delinquency and reserve data.
5. Test deposits, liquidity and interest-rate exposure
Liquidity is the ability to meet obligations when they come due without unacceptable losses. As bank examiner Kathryn Loesch put it, “Liquidity is the risk to a bank’s earnings and capital arising from its inability to timely meet obligations when they come due without incurring unacceptable losses.”
Analyze the funding mix
- Measure deposit growth, average balances and concentration among large or rate-sensitive accounts.
- Look for disclosed uninsured deposits and the proportion of deposits that reprice quickly when competitors offer higher rates.
- Separate stable operating deposits from brokered deposits, certificates and other wholesale sources.
- Review the loan-to-deposit ratio, but treat it as one indicator rather than a complete liquidity test.
- Identify cash, central-bank balances, unencumbered securities and committed contingent funding.
| Liquidity measure | Q2 2026 U.S. aggregate figure | Qualification |
|---|---|---|
| Loan-to-deposit ratio | 75.6%, up from 74.7% in Q1 | The St. Louis Fed described the ratio as subdued versus just before the COVID-19 pandemic; that assessment does not apply automatically to an individual bank. |
| Wholesale funding | 23.0% of total assets, up from 22.6% in Q1 | Higher reliance can increase refinancing and interest-rate risk, depending on terms and collateral. |
Ask whether a rapid deposit outflow would force the bank to sell securities. Compare the market value and duration of available-for-sale and held-to-maturity portfolios, unrealized losses, pledged assets and the bank’s ability to borrow against collateral. Interest-rate sensitivity reports can show how net interest income and economic value of equity respond to rate increases or decreases.
6. Understand the business model and nonfinancial risks
Write a one-paragraph description of how the bank makes money. Include its deposit franchise, major loan types, fee businesses, trading or capital-markets activities, wealth or custody operations, and geographic footprint. Then ask which assumptions must remain true for that model to work.

Review management and governance evidence
- Read the proxy for board expertise, incentives, succession and related-party transactions.
- Review material litigation, enforcement actions, regulatory matters and internal-control disclosures.
- Assess operational resilience: payment systems, third-party technology, cyber incidents, data protection and business-continuity plans.
- Check whether acquisitions, rapid growth or new products have outpaced risk controls.
U.S. regulators use the CAMELS framework—capital, assets, management, earnings, liquidity and sensitivity to interest-rate risk—to summarize supervisory assessments. Public investors generally cannot see a bank’s confidential supervisory rating, so public ratios and filings are not equivalent to an examination result. The Federal Reserve’s 2025–2026 supervisory priorities included liquidity, capital, operational and cyber resilience, and credit, market and interest-rate risks. Treat those priorities as a monitoring guide, not as evidence that a particular bank has a deficiency.
7. Value the shares only after assessing risk
Once you understand capital, credit, liquidity and sustainable earnings, ask what the current share price already assumes.
Use bank-specific valuation measures
- Price-to-tangible-book value (P/TBV): useful when comparing the market price with tangible common equity, but sensitive to the quality of assets and the treatment of securities marks.
- Price-to-book value (P/B): includes goodwill and other intangible assets, which can make comparisons misleading after acquisitions.
- Earnings multiples: use normalized earnings rather than a peak quarter or a provision release.
- Dividend yield and payout: test whether distributions are covered by recurring earnings and compatible with required capital growth.
- Buybacks: evaluate whether repurchases occur below a conservative estimate of intrinsic value and leave adequate capital for losses.
Compare the multiple with the bank’s own history and with close peers. A low P/TBV can signal poor asset quality, unstable funding or permanently weak returns; it is not automatically a bargain. A premium multiple can be justified by durable returns and a strong deposit franchise, but it leaves less room for disappointment.

The Federal Reserve describes the market leverage ratio and credit-default-swap (CDS) spreads as forward-looking indicators of market confidence. Falling stock prices reduce the market leverage ratio; wider CDS spreads indicate lower confidence in creditworthiness. Use these signals as prompts to investigate filings, not as substitutes for them. CDS information may be unavailable or illiquid for smaller banks.
8. A repeatable pre-purchase workflow
- Fix the date and scope. Write down the latest reporting quarter, currency, accounting basis and whether figures are bank-only or consolidated.
- Describe the peer set. Select institutions with similar size, geography, loan mix and fee businesses.
- Fill the capital panel. Record CET1, leverage capital, TCE, buffers, dividends, buybacks and asset growth for at least eight quarters.
- Build the earnings bridge. Track ROAA, ROE, NIM, net interest income, fee income, expenses and provisions; label one-time items.
- Map credit risk. List portfolio balances, concentrations, delinquencies, nonaccruals, charge-offs, provisions and allowance coverage.
- Stress funding. Review deposit mix, uninsured and rate-sensitive deposits, wholesale funding, loan-to-deposit ratio, liquid assets and securities losses.
- Read the risk narrative. Check management, governance, litigation, cyber, operational and regulatory disclosures against the quantitative trends.
- Normalize the comparison. Adjust for different reporting dates, accounting treatments, business mix and geography before ranking peers.
- Estimate sustainable earning power. Use a normal credit-loss rate, realistic funding costs and a capital level that supports the planned balance-sheet growth.
- Calculate valuation. Compare P/TBV, P/B, earnings, dividend and buyback measures with the bank’s history and close peers.
- Write the bear case. Identify the specific event—deposit runoff, credit concentration, rate shock, operational failure or capital shortfall—that would invalidate the thesis.
- Set a monitoring list. Define the quarterly figures that would make you reassess rather than relying on the share price alone.
9. Common mistakes that lead to bad bank-stock decisions
- Using one ratio as a verdict. A high CET1 ratio does not guarantee good liquidity, asset quality or an attractive price.
- Treating industry averages as targets. Aggregates conceal differences in loan mix, geography, size and accounting.
- Buying a low multiple without reading footnotes. The discount may reflect real securities losses, weak deposits or deteriorating commercial property.
- Assuming a high NIM is always better. It may come with expensive credit risk, volatile funding or unfavorable rate sensitivity.
- Ignoring provisions and reserves. Current charge-offs can be low before losses emerge, while a small provision can reflect optimistic assumptions.
- Comparing mismatched periods. A rising-rate quarter and a falling-rate quarter do not provide a clean peer comparison.
- Confusing regulatory capital with available cash. A bank can meet a capital ratio and still face pressure if liquid assets are insufficient for withdrawals.
- Relying on headline ROE. Leverage, buybacks and temporary trading or advisory revenue can inflate ROE without improving recurring economics.
10. Final decision standard
Proceed only when you can explain, in your own words, why the bank can absorb losses, retain stable funding, earn an acceptable return through a normal credit cycle and justify its valuation relative to comparable institutions. If you cannot reconcile the filings with management’s story, or if the investment depends on one favorable ratio, the analysis is incomplete. Recheck the latest quarter, capital requirements, peer set, share price and valuation inputs immediately before placing an order; system statistics and market prices change.
This framework is educational and U.S.-focused. It does not replace the target bank’s audited statements, current regulatory filings or individualized financial advice. Regulatory definitions, disclosure rules and capital requirements differ in other jurisdictions.
