Evaluate a bank as a financial system, not as an industrial company with a balance sheet. Before buying shares, connect seven questions: what the bank does, how much loss-absorbing capital it has, how stable and expensive its funding is, where its loans can fail, how durable its earnings are, what risks interest rates create, and what the share price assumes about future returns. The process below is designed for U.S. banks and bank holding companies; accounting definitions, regulatory requirements and available disclosures differ by country.

No single ratio proves that a bank is safe or that its stock is attractive. A sound decision comes from comparing a bank with genuinely similar peers, examining several years of results, and testing whether capital, liquidity and earnings can withstand adverse conditions.

Why bank analysis requires a different checklist

A manufacturer can often be assessed through unit sales, margins, debt and cash generation. A bank transforms deposits and other funding into loans and securities while promising liquidity to depositors. Its assets are marked by credit quality and interest-rate changes; its liabilities can reprice or leave quickly. A loss in one portfolio can reduce capital, trigger funding pressure and force asset sales, creating risks that interact rather than appearing in isolation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bank holding companies may also own payments, wealth-management, markets or insurance businesses. Those activities alter the mix of fee revenue, trading risk, capital requirements and peer comparisons. Start by understanding the institution’s business model, then interpret every ratio in that context.

1. Identify the business model and the right peers

Read the annual report’s business-segment description and regulatory filings before looking at valuation. Classify the institution as closely as the disclosures allow:

  • Diversified or universal bank: multiple consumer, commercial, markets and fee businesses.
  • Regional or community lender: deposits and loans concentrated in a defined geography.
  • Commercial real-estate specialist: earnings and asset quality tied heavily to property markets.
  • Card or consumer lender: revolving balances, payment behavior and charge-off cycles drive results.
  • Custody, trust or transaction bank: fee and asset-servicing revenue may matter more than loan growth.

Compare like with like. A custody bank’s low loan ratio is not directly comparable with a commercial lender’s, and a rapidly acquired institution may have a discontinuous history. Use a multi-year record where available and document why each peer belongs in the set. Regulatory sources do not define one universal peer group; the investor must match business mix, size, geography and complexity.

2. Examine capital as a loss-absorbing buffer

Capital is the cushion between asset losses and claims owed to depositors and creditors. The Federal Reserve describes its primary function this way: "The primary function of capital is to support the bank’s operations, act as a cushion to absorb unanticipated losses and declines in asset values that could otherwise cause a bank to fail, and provide protection to uninsured depositors and debt holders in the event of liquidation."

Read at least these measures and their direction over time:

  • CET1 ratio: common equity tier 1 capital divided by risk-weighted assets.
  • Tier 1 leverage ratio: tier 1 capital relative to a broad measure of assets, without risk weights.
  • Tangible common equity: common equity after specified intangible deductions; compare the bank’s definition with peers.

Risk-weighted ratios can make assets with different regulatory risk weights appear less or more demanding than their accounting values suggest. The Kansas City Fed notes that leverage ratios are simpler and more transparent than risk-weighted measures, while regulatory calculations and requirements vary with bank size, complexity and jurisdiction. Check how securities marks, goodwill, deferred tax assets and other adjustments enter each numerator, and watch whether risk-weighted assets are growing faster than capital.

Do not equate a regulatory label such as “well capitalized” with a guarantee of safety or future stock performance. Federal Reserve examination guidance says capital ratios do not explicitly capture every asset-quality, interest-rate, liquidity, market or operational risk. A bank with a strong reported ratio can still have concentrated loans, unstable deposits or large losses under a stress scenario. Compare capital with the bank’s risk profile and peers, and ask how much capital management plans to distribute through dividends or buybacks.

3. Map deposits, borrowing and liquidity

Deposit totals alone conceal funding risk. Separate core deposits that tend to remain with the franchise from uninsured balances, brokered deposits and other wholesale sources. Examine the average cost of deposits, the rate paid on new or renewing accounts, concentration by customer or industry, and the percentage above the applicable deposit-insurance limit.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Federal Reserve defines wholesale funding to include brokered deposits under $250,000, federal funds purchased, securities sold under repurchase agreements, subordinated notes and debentures, and other borrowed money. It says wholesale funding can be more costly and less stable than core deposits. A bank relying on such funding may face both a higher interest expense and a faster liquidity squeeze when markets become stressed.

Review cash, reserves, unencumbered marketable securities and borrowing capacity. Then examine contractual maturity and repricing schedules: assets that reprice slowly while deposits reprice quickly can compress net interest income when rates rise, while the opposite mismatch can hurt when rates fall. Unrealized securities losses matter because selling underwater assets can turn an accounting mark into a realized capital loss, particularly when withdrawals require cash.

Questions to answer from the filings

  • What share of deposits is uninsured, and is it concentrated among a few sectors or accounts?
  • Are balances growing because of durable customer relationships or because of promotional rates?
  • How much funding matures or can reprice within 30 days, one year and three years?
  • What liquid assets remain after collateral pledges and other encumbrances?
  • How would deposit costs, securities values and economic value of equity change under higher, lower or rapidly changing rates?

4. Test loan quality and concentration

Loan growth is not automatically good or bad. First map the portfolio by product, geography, borrower type, collateral and maturity. Then track delinquencies, nonperforming or nonaccrual loans, net charge-offs, the allowance for credit losses and provisions. A rising allowance can indicate prudent preparation, deterioration, or both; interpret it alongside actual losses and underwriting changes.

Concentration can make an apparently diversified balance sheet vulnerable. Investigate exposures to commercial real estate, nonbank financial institutions, business and consumer credit, residential real estate and agriculture—areas highlighted in the FDIC’s 2026 risk review. Within each category, ask whether repayment depends on refinancing, property values, commodity prices, employment or a small number of counterparties.

Compare allowance coverage with the bank’s own loss history and the composition of nonperforming loans rather than applying a universal coverage number. Review collateral assumptions, loan-to-value information where disclosed, criticized and classified assets, and management’s discussion of watch-list loans. Sector statistics provide context; the target bank’s filings determine its actual exposure.

Useful distinctions

  • Delinquency: a payment at least 30 days past due or a loan in nonaccrual status, depending on the reported definition.
  • Nonperforming loan: a broader indicator of impaired repayment and usually a more serious signal than an early-stage delinquency.
  • Charge-off: a loss recognized after the bank concludes that an amount is uncollectible.
  • Provision: an income-statement expense that builds or replenishes the allowance; it is not the same as a realized charge-off.

5. Separate recurring earnings from the rate cycle

Build a quarterly and annual bridge from revenue to net income. Track net interest income, net interest margin, fee income, operating expenses, credit-loss provisions and taxes. Net interest margin is net interest income divided by average earning assets. Return on average assets (ROAA) is net income divided by average assets; return on equity (ROE) is net income divided by average equity capital.

Look for earnings that survive different environments. A period of unusually wide loan-to-deposit spreads can lift margin temporarily; later, deposit repricing may reverse that benefit. Securities gains, reserve releases, legal settlements, volatile capital-markets revenue or acquisition accounting can also distort a quarter. Recast results to identify what would remain after removing clearly disclosed one-time items, but do not assume every management adjustment is recurring.

Efficiency matters because a bank cannot protect returns by raising prices indefinitely. Compare operating expenses with revenue, staffing and branch changes, technology investment and the cost of remediation. A low efficiency ratio achieved by under-investing in controls may create a future liability rather than a durable advantage.

Read the earnings quality in three layers

  1. Core spread: assess loan yields, securities yields, funding costs and the direction of net interest margin.
  2. Fees and other revenue: separate contractual, relationship-based fees from trading or market-sensitive income.
  3. Provision and capital effects: determine whether current profit depends on releasing reserves, reducing capital buffers or unusually low credit costs.

6. Analyze interest-rate exposure beyond one margin number

Interest-rate risk has two dimensions. Earnings-at-risk measures ask how net interest income changes as assets and liabilities reprice. Economic-value measures ask how the present value of expected cash flows and equity changes when rates move. A bank can show stable near-term earnings while the economic value of long-duration securities or fixed-rate loans declines.

Use the bank’s disclosed rate-sensitivity scenarios, duration information and deposit-beta assumptions. Check whether scenarios include parallel and nonparallel yield-curve moves, deposit runoff and changes in prepayment behavior. Treat modeled results as estimates, not promises: customer behavior, hedging effectiveness and management actions can differ from assumptions.

7. Connect valuation to normalized returns

Price-to-book and price-to-tangible-book ratios are starting points, not verdicts. Ask what sustainable ROE, growth and capital retention the current price implies. A bank trading below book may have assets whose earning power is impaired, require costly capital, or face funding and credit risks that book value does not capture. A premium multiple can be justified when returns, funding stability and risk controls are demonstrably durable.

Compare valuation with normalized profitability after a through-cycle provision rate, realistic funding costs and required capital. Include dilution from equity compensation or acquisitions, the dividend payout, buyback capacity and any regulatory limits on distributions. Peer multiples are useful only after business mix, accounting treatment, acquisition history and size differences are understood. No universal “cheap” threshold applies to every bank.

  1. Write a one-sentence business description. Include segments, geography, major loan types and material nonbank activities.
  2. Create a five-year trend sheet. Capture assets, deposits, loans, CET1, leverage, tangible common equity, margin, ROAA, ROE, fees, expenses, provisions, delinquencies, nonperforming loans and charge-offs.
  3. Build the funding map. Split insured and uninsured deposits, core and brokered deposits, wholesale borrowing, cash and liquid securities.
  4. Build the credit map. Show loan concentrations, criticized or nonaccrual balances, allowance coverage and loss trends by portfolio.
  5. Run rate and credit scenarios. Test higher and lower rates, deposit repricing, deposit outflows, wider credit losses and securities-sale needs.
  6. Normalize earnings. Remove clearly identified one-off gains and costs, then apply a reasonable through-cycle credit cost rather than the latest unusually low provision.
  7. Check capital actions. Reconcile earnings with dividends, buybacks, acquisitions, share issuance and risk-weighted-asset growth.
  8. Compare and document. Put the bank beside genuinely comparable peers and write down why differences are structural, temporary or unexplained.
  9. State disconfirming evidence. List the deposit, credit, capital or earnings development that would invalidate your thesis and the filing that would reveal it.

U.S. banking conditions: context, not a benchmark

The following figures describe the U.S. banking system, not a safe minimum or target for an individual stock. They are useful for judging whether a bank’s results are moving with or against the broad environment.

Measure Reported condition How to use it
Well-capitalized banks More than 99% of banks in the fourth quarter of 2025, according to the Board of Governors of the Federal Reserve System’s 2026 report. Shows system-wide status; it does not remove issuer-specific credit, liquidity or governance risk.
Aggregate CET1 About 13% for large and small banks in Q4 2025, roughly unchanged from a year earlier; large-bank aggregate CET1 was 12% in Q1 2026 as distributions and risk-weighted-asset growth outweighed incremental earnings. Compare a bank’s trend and composition, not just its level, with the appropriate peer group.
Unrealized available-for-sale securities losses $98 billion in Q4 2025, less than one-third of the 2022 peak. Check each bank’s securities duration, liquidity needs and capital treatment.
Commercial-bank deposits $19.5 trillion by February 2026; uninsured shares rose slightly from recent lows but remained below 2022 levels. Inspect the target bank’s uninsured concentration and deposit pricing rather than inferring stability from the aggregate.
Total loan delinquency 1.6% at year-end 2025, defined as at least 30 days past due or in nonaccrual status; the long-run historical average cited was about 3%. Break the figure into the bank’s own portfolios and geographies.
System profitability ROAA about 1.1% and ROE about 11.2% at year-end 2025. These are aggregate conditions, not return targets for an individual institution.

Red flags that deserve deeper work

  • Deposits grow only after unusually high pricing, while low-cost balances leave.
  • Uninsured or industry-concentrated deposits rise faster than liquid assets.
  • Wholesale borrowing expands as core deposits contract.
  • Loans grow rapidly in one property type or geography without matching underwriting detail.
  • Delinquencies, nonaccruals or criticized assets rise before provisions catch up.
  • Allowance coverage falls while management describes credit conditions as benign.
  • Net interest margin depends on a rate path that differs sharply from market expectations.
  • Reported ROE is high because equity is unusually thin or because one-time gains inflate profit.
  • Risk-weighted assets rise faster than common equity, reducing capital ratios despite positive earnings.
  • Frequent restatements, unexplained changes in definitions or large unexplained differences from peers impair comparability.

When and how to update the thesis

Revisit the analysis after a material interest-rate move, notable deposit outflow, deterioration in credit metrics, capital action, acquisition or regulatory change. Reconcile every update to the prior period: identify what changed in balances, pricing, risk weights, accounting perimeter and management assumptions. A peer comparison can become misleading after an acquisition or a shift in business mix, so refresh the peer set when the institution itself changes.

Keep a dated record of assumptions and disconfirming evidence. If a thesis depends on stable uninsured deposits, a particular yield curve or low commercial-real-estate losses, specify the observable filing metric that would show the assumption failing. This turns a one-time stock screen into an ongoing risk-monitoring process.

What this process cannot establish by itself

Public ratios cannot reveal every operational-control weakness, fraud risk, governance problem or future regulatory action. Reported capital can lag economic losses, modeled interest-rate sensitivity can miss behavior changes, and historical returns do not guarantee future stock performance. A security-specific fair-value estimate also requires an identified issuer, current market price and detailed assumptions; this general framework does not produce a buy or sell recommendation.
