You cannot estimate the tax from an option’s exercise price alone. First identify whether the award is an incentive stock option (ISO) or a nonstatutory stock option (NSO), then model the exercise year and sale year separately. For an NSO, the exercise spread is generally wage income; for an ISO, regular federal income is usually not recognized at exercise, but the spread can create an alternative minimum tax (AMT) adjustment. A later sale has its own gain or loss calculation, and your regular-tax and AMT basis may differ.
This guide applies the federal framework described in IRS Publication 525 (2025) and the 2025 Instructions for Form 6251. Use the forms and rules for the actual tax year of your exercise or sale. State and local taxes, unusual vesting arrangements and your personal AMT outcome require separate analysis.
Start with the award type
Your grant agreement, equity portal or employer should identify the option as an ISO or NSO. If the documents are unclear, ask the employer before estimating anything. The two categories can produce very different income, reporting and basis results.

|---|---|---|
| Grant | Generally no regular federal income at grant. | For an option without a readily determinable fair market value at grant, generally no income at grant. |
| Exercise | Generally no regular federal gross income. The spread may be an AMT adjustment when shares become transferable or cease to be subject to a substantial risk of forfeiture. | Generally compensation equal to the applicable fair market value minus the exercise price when the shares become substantially vested, if the option lacked a readily determinable value at grant. The employer generally reports the amount as wages, including Form W-2 box 12 code V. |
| Sale | Report the stock sale under the applicable regular-tax and AMT rules. Determine whether the disposition is qualifying or disqualifying under the rules for that tax year. | Report the sale under ordinary stock-sale rules. Basis generally includes what you paid plus compensation previously included in income. |
| Records commonly involved | Form 3921 (or a corporation statement) for an ISO exercised in 2025, Form 6251, Schedule D and possibly Form 8949. | Form W-2, Form 1099-B, Schedule D and possibly Form 8949. |
The IRS states in Publication 525: “If you exercise a statutory stock option, don’t include any amount in income when you exercise the option.” That sentence addresses regular income-tax inclusion; it does not eliminate the separate ISO AMT calculation.

Gather the numbers before you calculate
Create one worksheet for each grant and each exercise event. Record the figures as of the relevant dates rather than relying on a current share quote.
- Option type: ISO or NSO.
- Grant date, exercise date, expiration date, vesting schedule and any transfer or forfeiture restrictions.
- Number of shares exercised and the exercise price per share.
- Employer-reported fair market value at exercise and, for an ISO, the fair market value when the shares become transferable or no longer face a substantial risk of forfeiture, if that is a different date.
- Expected sale price, expected sale date, commissions and other selling costs.
- Forms W-2, 3921 and 1099-B; broker-reported basis; records of compensation already included in income; and prior-year AMT forms, credit records or carryforwards where applicable.
- Tax year, filing status, other income, deductions and other AMT items.
- Your residence and work jurisdictions for state and local tax analysis.
Keep the grant agreement and exercise confirmation with the worksheet. A broker statement alone may not contain the basis needed for your tax return.
Estimate an NSO exercise
1. Identify the compensation event
For an NSO without a readily determinable fair market value at grant, the general federal calculation is:
Compensation income = (fair market value when the shares become substantially vested − exercise price) × shares
The exact valuation date can depend on vesting and restrictions. Use the employer’s applicable fair market value and confirm how it determined the amount. The compensation normally appears in wages, and the employer generally reports it on Form W-2, including box 12 code V.

2. Estimate withholding separately from final tax
The amount withheld from your paycheck is not necessarily your final federal tax on the transaction. Put the full compensation amount into your projected wages, then calculate the entire return using filing status, all other income, deductions and credits. Do not treat the exercise spread as a stand-alone tax bill.
3. Establish the basis for a later sale
For an NSO, basis generally consists of the exercise price paid plus the compensation amount already included in income. When you sell, calculate the stock gain or loss from proceeds, selling costs and that adjusted basis:
The Tool Desk
Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Outbyte Driver Updater FREEScan for outdated or missing drivers - takes under a minuteDriver Scan →Sale gain or loss = net proceeds − adjusted basis
The character and holding-period treatment follow the ordinary stock-sale rules for the applicable tax year. If the broker’s 1099-B shows only the original purchase amount, you may need to adjust the basis on Form 8949 so the compensation is not taxed a second time.
Worked illustration
Suppose an NSO covers 1,000 shares with a $5 exercise price, and the applicable fair market value at substantial vesting is $18. The illustrative compensation calculation is ($18 − $5) × 1,000 = $13,000. That $13,000 is a wage estimate, not a complete tax bill. If you later sell for $22 per share and pay $200 of selling costs, your net proceeds are $21,800. Adding the $13,000 of compensation to the $5,000 exercise cost gives a $18,000 basis, producing an illustrative $3,800 stock gain. Your actual return also includes the rest of your tax facts.

Estimate an ISO exercise and possible AMT
1. Calculate regular-tax treatment
For an ISO, grant and exercise generally do not create regular federal gross income. That does not mean the exercise is tax-free in every respect. The spread can be an AMT preference adjustment when the shares become transferable or are no longer subject to a substantial risk of forfeiture.
For planning, calculate the potential adjustment as the applicable fair market value at that point minus the exercise price, multiplied by the shares covered by the event. Confirm the date: the relevant value may not be the value on the day you clicked “exercise” if transfer restrictions or forfeiture conditions remain.
2. Understand the AMT basis difference
The ISO AMT adjustment increases your AMT basis. Your regular-tax basis and AMT basis can therefore be different even though you own the same shares. Track both columns from the exercise through the sale; do not overwrite the regular basis with the AMT figure.
3. Apply the same-year sale exception
If ISO shares are disposed of in the same year they are exercised, the IRS says no ISO AMT adjustment is required for that exercise. You still must calculate the stock sale under the applicable rules and retain the exercise and sale records.
4. Use the correct Form 6251 instructions
The 2025 Instructions for Form 6251 describe the ISO adjustment on line 2i. For 2025, the 26% AMT rate applies to the first $239,100 of taxable excess for noncorporate taxpayers, or $119,550 for married taxpayers filing separately. Those are tax-year-specific thresholds, not a direct tax rate applied to your option spread and not a prediction that you will owe AMT.

IRS numerical example
Publication 525 (2025) illustrates 100 ISO shares exercised at $9 per share when the relevant fair market value is $16. The resulting adjustment is $700: ($16 − $9) × 100. This is an IRS example, not a threshold, average or expected result for taxpayers.
Model the sale as a separate event
Do not stop after estimating exercise income or AMT. Build a second line for the eventual sale.
- Enter the number of shares sold, sale date and gross sale price.
- Subtract commissions and other sale costs to get net proceeds.
- Determine the regular-tax basis. For NSOs, include the exercise price and compensation already included in wages. For ISOs, use the basis required for the applicable disposition rules.
- Determine the AMT basis for ISO shares by adding any prior AMT adjustment to the relevant cost basis.
- Compute regular-tax gain or loss and, where required, the separate AMT gain or loss.
- Check whether the ISO disposition is qualifying or disqualifying under the rules for that tax year and report the result on the appropriate schedules.
Sales are generally reported using Schedule D instructions. Form 8949 may be needed when the broker’s basis does not reflect compensation or another required adjustment.
Reconcile the forms you receive
Form W-2
For an NSO, compare the wage amount reported by your employer with your worksheet. The box 12 code V amount is a useful reconciliation point, but review the full W-2 and payroll records.
Quick wins for a faster PC:
Scan for outdated or missing drivers - takes under a minuteDriver Scan →Repair Windows errors before they cause bigger problemsFix Now →Form 3921
For an ISO exercised in 2025, Publication 525 says the corporation should provide Form 3921 or a statement. Use it to verify the exercise date, exercise price, shares and fair market value information used in your ISO calculation. For an exercise in another year, obtain that year’s form or statement and use the corresponding instructions.

Form 1099-B and Form 8949
The IRS cautions that for options granted on or after January 1, 2014, Form 1099-B basis generally will not reflect amounts included in income on grant or exercise. Compare the broker’s basis with your W-2, Form 3921 and internal records. If the reported basis is incomplete, make the required adjustment on Form 8949 rather than paying tax twice on the same amount.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Build a complete federal estimate
Use the following sequence in a spreadsheet or tax-preparation program that supports the relevant forms:
- Choose the tax year. Use the Form 6251 instructions, Schedule D instructions and other forms for the year in which the exercise or sale occurs.
- Enter ordinary income. Include NSO compensation in wages. Do not enter an ISO exercise spread as regular wage income solely because shares were exercised.
- Enter the sale. Use net proceeds and the corrected basis for each lot sold.
- Run the regular-tax calculation. Include filing status, all income, deductions, credits and the stock transactions.
- Run the AMT calculation. Add the ISO adjustment and all other AMT items. Form 6251 determines whether the alternative system produces additional tax; the spread by itself cannot answer that question.
- Check prior AMT records. Prior-year AMT or credit information can affect the current result, so carry those records into the estimate.
- Add state and local estimates. Federal forms do not determine the tax due to your residence or work jurisdictions.
A result produced from only shares, exercise price and current stock price is a scenario, not a tax-return estimate.
Compare exercise and sale choices without hiding the risks
| Choice | Tax questions to model | Non-tax exposure |
|---|---|---|
| Exercise and sell in the same year | For ISO shares, no ISO AMT adjustment is required for that exercise under the IRS rule cited above. Calculate the sale and any ordinary or capital result under the applicable rules. For an NSO, include exercise compensation. | Less time exposed to share-price movement and concentration, but you give up the possibility of future appreciation. |
| Exercise and hold | For an ISO, model the potential AMT adjustment and maintain separate regular and AMT bases. For an NSO, account for wage income at the compensation event and later sale gain or loss. | Share-price, liquidity and concentration risk continue while you hold. |
| Wait to exercise | Recalculate the spread, valuation date, remaining term and any AMT exposure using the later year’s forms and values. | The option may expire, the price may change, or the award may be affected by employment and vesting conditions. |
Tax treatment is only one decision input. Compare the exercise spread, possible AMT, expected liquidity, concentration risk, sale timing and the complete federal, state and local picture. IRS publications explain reporting mechanics; they do not forecast the share price or identify the best timing for you.
Common estimating mistakes and fixes
- Assuming every option is an ISO. Check the grant documents. NSO exercise compensation and ISO AMT treatment are not interchangeable.
- Using the current share price for a past exercise. Use the fair market value and restriction status for the relevant exercise or vesting date.
- Treating the exercise spread as the final tax. Re-run the entire return with filing status, other income, deductions and AMT items.
- Using 2025 forms for a different year. Form instructions and thresholds are year-specific.
- Accepting 1099-B basis without checking it. Reconcile the broker amount with W-2 compensation, Form 3921 and your own basis records; use Form 8949 when an adjustment is required.
- Tracking only one basis for ISO shares. Maintain regular-tax and AMT basis separately from exercise through sale.
- Ignoring the sale year. Exercise and sale can occur in different tax years, creating two separate reporting events.
- Leaving out state and local taxes. Federal calculations do not establish your jurisdiction’s result.
When to obtain professional review
Consider an adviser experienced with equity compensation when the award documents are unclear, shares have transfer or forfeiture restrictions, an ISO exercise may create a large AMT adjustment, you have prior-year AMT records, multiple lots or jurisdictions, or a broker’s basis conflicts with employer records. Ask the preparer to show both regular-tax and AMT basis and to reconcile Forms W-2, 3921 and 1099-B before filing.
A one-page worksheet
| Field | Your entry |
|---|---|
| Option type and grant identifier | |
| Tax year and filing status | |
| Shares exercised or sold | |
| Exercise price per share | |
| Fair market value at the applicable compensation or ISO-adjustment date | |
| NSO compensation included in wages | |
| ISO AMT adjustment | |
| Gross sale proceeds and selling costs | |
| Regular-tax basis | |
| AMT basis | |
| Other income, deductions and AMT items | |
| State and local jurisdictions |
Complete the worksheet for each lot, preserve the source documents, and update it when a sale occurs. That record is more reliable than trying to reconstruct the spread and basis from a brokerage statement years later.
