To diversify across sectors without becoming overconcentrated, measure your exposure through every stock, mutual fund, and ETF you own, compare the combined result with an allocation that fits your goal, time horizon, and risk tolerance, then rebalance deliberately when holdings drift. There is no SEC-approved universal maximum for a sector. The useful question is not “How many funds do I own?” but “What economic exposures do I actually own after looking through each fund?”
This guide explains how to perform that look-through review, choose a defensible target without an arbitrary sector rule, and correct concentration while accounting for overlap, fees, taxes, and changing fund holdings. It is general U.S. investor education, not individualized investment or tax advice.
What diversification means in a portfolio
Diversification spreads money among investments that may respond differently to economic, company, interest-rate, or market events. It has several layers, and a portfolio can be diversified at one layer while concentrated at another.
Across asset categories
Stocks, bonds, cash, and other asset categories do not always move in the same way. The mix between them is usually called asset allocation. Your time horizon and risk tolerance are central to that decision: money needed soon generally has less capacity for large losses than money invested for a long-term goal.

Within an asset category
Stock diversification includes different companies, industries, and sectors. Bond diversification can include different issuers, maturities, and credit qualities. Holding many securities is helpful only when those securities are not all exposed to the same underlying risk.
What sector concentration adds
A sector is a group of companies with related business drivers. If a large share of your portfolio depends on one sector, a sector-specific shock can affect many positions at once. Diversification cannot prevent losses, and sectors can move together during broad market events, but reducing dependence on a single industry driver can reduce the impact of a localized downturn.
Why multiple funds can still leave you concentrated
A fund name or label is not proof of diversification. The SEC’s Investor.gov page “Asset Allocation and Diversification” warns: “But a mutual fund or ETF won’t necessarily provide diversification, especially if it is narrowly focused (such as on one industry sector).” A fund may hold dozens of securities yet remain heavily exposed to one sector, theme, country, or a small group of companies.

Overlap is the other common problem. Two broad-looking funds may own many of the same largest companies. Adding a sector fund can increase that same exposure even though the account now displays more fund tickers. Count the underlying holdings and their weights, not the number of statements or fund names.
Labels to treat as clues, not evidence
- “Broad market” describes an intended universe, not a guarantee that the fund fits your existing portfolio.
- “Growth,” “technology,” “health care,” or another sector label signals a narrower strategy that needs a look-through review.
- Index-tracking funds can still be concentrated when the index is market-cap weighted or restricted to a small industry.
- Fund strategies, top holdings, sector weights, and fees can change. Use the current prospectus, shareholder report, and portfolio disclosure when making a decision.
How to audit your actual sector exposure
Do the audit at the security level and record the date. The following process works for a taxable account, retirement account, or a combined household view if you are making an overall plan.
- Inventory every position. List individual stocks, mutual funds, ETFs, employer-plan options, and any cash-like position. Record current market value, shares, account type, and the date of the value. Include investments held at other institutions if your target allocation applies to the household.
- Separate direct and pooled holdings. A direct stock has a visible company and sector. A fund is a container: record its strategy, stated sector exposure, top holdings, and the percentage represented by each relevant holding.
- Read the fund documents. Check the investment objective, principal strategies, principal risks, concentration language, and current top holdings. The SEC’s “How to Read a Mutual Fund Prospectus” guidance specifically directs investors to look for concentration in an industry, sector, or geographic area.
- Map each exposure to a sector. Use one consistent classification system for the entire review. If a fund reports a sector breakdown, use that breakdown; if it reports a company holding, classify the company consistently rather than switching systems from one fund to another.
- Look through each fund. Multiply the portfolio weight of a fund by the fund’s weight in a sector. For example, if a fund is 30% of your portfolio and reports 50% in a sector, that fund contributes 15 percentage points to the sector. Repeat the calculation for all funds and direct holdings.
- Aggregate duplicate companies. Add the same company’s weight wherever it appears. A company held directly and through three funds is one combined economic exposure, not four independent diversification sources.
- Calculate totals. Use
sector share = value attributable to the sector ÷ total portfolio value. Also calculate each asset category and each individual-company share. Keep a separate note for holdings whose sector classification is unclear or whose fund disclosure is dated. - Stress-test the concentration. Ask what would happen if that sector, a major company in it, or a common factor such as interest rates or commodity prices moved sharply. This is a decision aid, not a forecast or a promised loss estimate.
| Review item | What to record | Question it answers |
|---|---|---|
| Security | Current value, account, and direct or pooled status | What do I actually own? |
| Fund strategy | Objective, index or active approach, and concentration disclosures | What risks is the fund designed to take? |
| Top holdings | Current companies and weights | Do my funds duplicate one another or my direct stocks? |
| Sector breakdown | Reported sector percentages and disclosure date | How much of the portfolio depends on each sector? |
| Costs and taxes | Expense ratios, transaction charges, unrealized gains, and account tax rules | What will correcting the allocation cost? |
Set a target without inventing a universal sector cap
The SEC does not prescribe one maximum percentage for every sector, and a single cap would not fit every investor. A suitable target depends on the purpose of the money, when it will be needed, how much volatility you can tolerate, and what other assets or income you have.

| Decision factor | Questions to ask | How it changes the plan |
|---|---|---|
| Goal | Is this money for an emergency reserve, a near-term purchase, retirement, or another objective? | Near-term goals generally require more stability than distant goals. |
| Time horizon | When might withdrawals begin, and how long will they continue? | A longer horizon may provide more time to recover from market declines, but it does not eliminate risk. |
| Risk tolerance | How large a temporary loss could you withstand without abandoning the plan? | A theoretically attractive allocation is unsuitable if its volatility would cause you to sell in panic. |
| Other resources | Do you have a pension, concentrated employer stock, business interest, or substantial cash reserve? | Outside exposures can make an apparently moderate portfolio more concentrated overall. |
| Tax and account location | Which positions can be changed cheaply, and which sales could create taxable gains? | The practical path may differ between taxable and tax-advantaged accounts. |
Write the target before reacting to a recent sector winner or loser. Your target can specify both asset categories and a desired level of sector breadth. It can also include a range or a drift threshold instead of a single point. The important discipline is to state why the target fits your circumstances and what would cause you to change it.

Ways to reduce an overweight sector
Once you have identified an exposure that is larger than your chosen plan allows, select a correction method that considers taxes, fees, and the account in which the position sits.
| Method | When it can help | Trade-offs |
|---|---|---|
| Direct a new contribution to underweight holdings | You are adding money regularly and the drift is modest. | It may take time to change a large imbalance and does not reduce the existing position immediately. |
| Sell part of an overweight holding and buy underweight exposure | The allocation is materially outside your plan or the holding creates unacceptable dependence. | Sales can create transaction charges and, in a taxable account, capital-gains consequences. |
| Replace a narrow fund with a broader option | A sector-specific fund duplicates exposures elsewhere or no longer serves the goal. | Check the replacement’s actual holdings, strategy, costs, tax impact, and trading spread before acting. |
| Rebalance across accounts | One account has low-cost room to change while another has large taxable gains. | Account rules and the total household allocation must be considered together. |
Do not sell solely because a sector recently performed well or buy solely because it recently fell. Rebalancing is a return toward a chosen plan, not a prediction about which sector will outperform next.

Build a rebalancing routine
The SEC describes rebalancing as restoring a portfolio toward its original asset allocation after market movements cause drift. Its Investor.gov materials discuss two common approaches: review on a calendar, such as every six or twelve months, or act when an allocation moves beyond a pre-set threshold. Those intervals are examples, not guarantees or personal recommendations. The same guidance notes that rebalancing generally works best when done relatively infrequently.
- Choose the review rule in advance. Pick a calendar date or define a drift threshold for each relevant allocation. Avoid changing the rule because of headlines.
- Update values and disclosures. Recalculate holdings, sector weights, fund overlap, and unrealized gains using current information.
- Compare actual and target allocations. Identify which changes are caused by market movement, contributions, withdrawals, or a deliberate change in your plan.
- Select the least costly correction. Consider new contributions first when the deviation is small; evaluate sales when the deviation or risk is significant.
- Execute and document. Record the trade, price, fees, tax lot, and the reason for the change. Confirm that the transaction settled as intended.
- Return to the schedule. Do not turn every market movement into an emergency rebalance. Review again under the rule you selected unless your goal, horizon, or risk tolerance has genuinely changed.
The SEC’s beginner guide uses an illustrative example in which a hypothetical stock allocation moves from 60% to 80%. That example demonstrates drift and rebalancing mechanics; it is not a recommended stock allocation or a market statistic.

How to compare a broad fund with a sector fund
A broad-market fund can be an efficient way to hold many investments, but “broad” must be verified rather than assumed. Compare candidates on the dimensions below and then compare each candidate with what you already own.

| Dimension | Broad-market approach | Sector-specific approach |
|---|---|---|
| Sector breadth | Usually spans multiple sectors, subject to its index or mandate. | Intentionally emphasizes one sector or a narrow industry group. |
| Top-holding overlap | May still share large companies with other broad funds. | Often has substantial overlap with direct stocks or thematic funds in the same area. |
| Role in a target plan | Can serve as a core holding if its actual breadth fits the plan. | May be a deliberate, limited tilt rather than a core diversification tool. |
| Risk disclosure | Read for market-cap, country, factor, and other concentration risks. | Read for industry concentration and the risks specific to that sector. |
| Implementation cost | Check expense ratio, bid-ask spread, and trading costs. | Check the same costs plus the tax effect of replacing an existing position. |
Do not treat a low expense ratio as proof that a fund belongs in your portfolio. Cost matters, but strategy, overlap, concentration, and fit with your target come first.
Worked example: finding hidden overlap
Consider this purely hypothetical $100,000 portfolio. The figures demonstrate the method and are not a suggested allocation.
| Position | Portfolio value | Sector-X share inside the position | Contribution to Sector X |
|---|---|---|---|
| Fund A | $40,000 | 70% | $28,000 |
| Fund B | $30,000 | 60% | $18,000 |
| Direct stock holdings | $10,000 | 100% | $10,000 |
| Other diversified holdings | $20,000 | 0% | $0 |
| Total | $100,000 | — | $56,000, or 56% |
The account shows only four lines, but 56% is economically tied to one sector. The next step is not automatically to sell everything in that sector. First decide whether 56% is compatible with the investor’s goal, horizon, and tolerance for a sector-specific decline. Then inspect whether Fund A and Fund B also hold the same companies, because the sector total may understate single-company concentration.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteFees, taxes, and account mechanics
Rebalancing can involve brokerage commissions or other transaction charges, bid-ask spreads, fund redemption fees, and taxes. In a taxable account, selling an appreciated position may realize a capital gain; the tax result depends on the investor’s facts and applicable rules. In a tax-advantaged account, trades may avoid immediate capital-gains taxation but still interact with plan restrictions, distribution rules, or available investment choices.
Before placing an order, identify the tax lot, estimate the gain or loss, check the fund’s current transaction terms, and consider whether directing future contributions can solve part of the drift. A tax professional can address individual tax consequences; this article does not calculate them.
Common mistakes and how to correct them
- Counting tickers instead of exposures: consolidate underlying holdings and sector weights across every fund.
- Trusting a fund name: read the objective, strategy, risk section, and current holdings.
- Using an arbitrary sector ceiling: set a target from your circumstances rather than copying a number without a stated basis.
- Ignoring employer or personal assets: include concentrated stock, a private business, and other economically similar exposure when appropriate.
- Rebalancing on headlines: use a written calendar or threshold and change the plan only when your circumstances change.
- Trading without a cost check: consider fees, spreads, taxes, and the account location before selling.
- Assuming online questionnaires are neutral: the SEC cautions that some portfolio-analysis questionnaires may be biased toward products or services sold by their sponsors. Treat their output as an input to review, not an instruction.
- Using stale information: fund holdings and strategies change, so date each review and obtain current disclosures.
A repeatable review checklist
- Define the goal, withdrawal horizon, and acceptable level of volatility.
- List every security and its current value across relevant accounts.
- Look through every mutual fund and ETF to its strategy, top holdings, and sector breakdown.
- Aggregate sector and company exposures, including duplicates.
- Write a target allocation and a drift rule that you can explain.
- Choose corrections in light of contributions, fees, taxes, and account rules.
- Document the decision and review again on the chosen schedule.
The practical test for diversification is therefore simple but demanding: can you explain where every significant dollar is invested, which sectors and companies drive the result, and why that exposure fits your plan? If you cannot, the portfolio is not yet measured well enough to rebalance responsibly.
