Shadow AI is any AI use that has not been approved, inventoried, or governed by your organization—not just use of one particular chatbot. The reliable way to control it is to establish visibility first, then classify tools and data flows, educate users, restrict unacceptable use, protect sensitive data, and audit continuously.

This guide provides a practical detection and governance program for security, IT, privacy, and compliance teams. It covers network and endpoint discovery, data-loss controls, policy, incident response, and a staged rollout that preserves useful AI while reducing avoidable exposure.

What shadow AI is and why it matters

A governance condition, not a brand name

Microsoft defines shadow AI as “the use of artificial intelligence (AI) tools, especially generative AI, by users without the knowledge, approval, or governance of their organization’s IT or security teams.” IBM uses a similar definition: unsanctioned AI use without formal IT approval or oversight. An employee can therefore create shadow AI by using an unapproved chatbot, a model-provider API, an AI browser extension, a coding agent, an automated workflow, or an agent connected to company data.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

An approved product can also become shadow AI when a user connects it to an unapproved data source, creates an autonomous agent outside the change process, or uses an account and retention setting that the organization has not assessed. The question is whether the use is known, authorized, and governed.

The exposure areas

  • Sensitive-data leakage: prompts, files, source code, credentials, personal data, regulated records, confidential plans, and intellectual property can leave approved systems.
  • Regulatory noncompliance: processing location, retention, access, and deletion may not satisfy contractual or legal requirements.
  • Security vulnerabilities: unvetted extensions, agents, plug-ins, and connectors can introduce malware, excessive permissions, prompt injection, or unsafe automated actions.
  • Weak auditability: security teams may be unable to identify who sent data, which model processed it, what output was produced, or what action followed.
  • Reputational harm: an undisclosed AI-assisted decision or leaked customer information can undermine trust even when no technical breach is confirmed.

There is no authoritative, comparable prevalence or breach-cost figure established for this topic here. Treat the risk as organization-specific and measure your own exposure rather than relying on a headline percentage.

Build visibility before you block anything

A network-only view misses locally installed tools. An endpoint-only view misses browser-based SaaS use and unmanaged devices. Effective discovery combines traffic, cloud applications, endpoints, identity, and data movement.

Discover network and SaaS activity

Inspect internet and Microsoft 365 traffic for known chatbot domains, model-provider APIs, AI application programming interfaces, SaaS model-context-protocol (MCP) servers, browser extensions, and other AI services. Match each discovery to a cloud-application catalog. Record the service name, publisher, service category, authentication method, data-hosting information when available, and the first and last observed connection.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not assume a familiar domain identifies the complete risk. A single vendor may offer consumer and enterprise tenants with different retention, training, identity, and administrative controls. Capture the specific tenant, account type, and route used by your employees.

Map users, devices, and behavior

For every observed connection, associate the user, device, operating system, network location, and identity provider account. Track frequency, last-seen activity, and bytes sent and received. A one-time visit to a public information site is different from daily uploads of source code, but you need the same basic telemetry to distinguish them.

Endpoint discovery should identify locally installed desktop agents, command-line clients, mobile applications, browser extensions, and background services. Network analytics can reveal services that bypass procurement; endpoint inventory can reveal tools that are rarely used or operate while a device is offline. Preserve timestamps and device identifiers so an investigation can reconstruct a sequence without guessing.

Create an inventory with explicit risk tiers

Put every discovered tool into an inventory with an owner, business purpose, approved data classes, identity method, retention and training terms, jurisdiction, vendor assessment, and review date. Use three operational tiers to make decisions understandable:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Tier Meaning Typical treatment Required owner action
Approved Assessed for the organization’s intended use and data classes. Allow with documented controls, logging, and periodic review. Maintain the service record and confirm the business owner.
Conditionally approved Useful, but limited by data type, geography, role, connector, or workflow. Allow only for named users, devices, tenants, or low-risk data; monitor exceptions. Document the boundary, expiry date, and compensating controls.
Prohibited Data handling, malware risk, legal restrictions, autonomous actions, or vendor uncertainty exceed tolerance. Block access or execution and investigate attempted use when appropriate. Provide a safe alternative and a channel for a business justification.

Score each service against data handling, retention and model-training terms, identity integration, jurisdiction, vendor reliability, business need, connector permissions, and the potential impact of an incorrect or autonomous action. Microsoft’s governance guidance recommends policy controls and recurring risk evaluations aligned with the NIST AI Risk Management Framework.

Find risky data flows

Use data-loss prevention (DLP) and insider-risk signals to detect prompts or uploads containing credentials, personal data, regulated records, source code, confidential plans, or intellectual property. Begin with visibility and tuning: Microsoft’s security guidance recommends gaining AI-use visibility before applying data-protection controls. Otherwise, an overbroad rule can block legitimate work, while an underbroad rule creates false confidence.

Classify both the content and the destination. A low-sensitivity prompt sent to an approved tenant may be acceptable; the same prompt containing a customer identifier, secret, or export-controlled file may not be. Record whether the transfer was pasted text, an uploaded file, a connector read, or an automated API call.

How to detect shadow AI step by step

  1. Define scope and ownership. Name the security, IT, privacy, legal, procurement, and business owners. Decide which subsidiaries, regions, devices, and contractors are included, and document retention for discovery logs.
  2. Collect traffic telemetry. Export proxy, secure web gateway, DNS, firewall, Microsoft 365, identity, and SaaS logs. Search for AI chat, model-provider API, agent, plug-in, and MCP-server indicators. Preserve the original event and the normalized application name.
  3. Correlate identity and devices. Join each event to a user, device, tenant, and authentication method. Flag shared accounts, unmanaged devices, personal identities, and access from locations that conflict with policy.
  4. Inventory endpoints. Query endpoint-management data for AI applications, command-line clients, extensions, scheduled tasks, and services. Compare installed software with observed network use; either source alone is incomplete.
  5. Classify each application. Assign approved, conditionally approved, or prohibited status. Capture data terms, retention, training use, jurisdiction, permissions, business owner, and review date. Mark unknown fields as unresolved rather than assuming they are safe.
  6. Establish data indicators. Start in audit mode with detectors for credentials, regulated identifiers, personal data, source-code patterns, confidential project names, and intellectual-property labels. Tune by role and data classification before enforcing.
  7. Review behavior and risk. Prioritize unusual volume, repeated uploads, large transfers, use outside approved tenants, attempts to disable controls, and agents with write or execution permissions. Combine content, destination, user role, device posture, and business context.
  8. Document decisions. For each finding, record evidence, risk tier, owner, user notification, action taken, exception or expiry date, and follow-up review. A complete record is essential for audit and for correcting false positives.

Stop unsafe use with a staged control sequence

Microsoft’s recommended deployment sequence is practical beyond Microsoft environments: discover AI applications; block access to unsanctioned applications; block sensitive data from reaching sanctioned applications; then govern, audit, retain, and investigate AI interactions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

1. Discover and educate

Start with monitoring and user education where business value is plausible. Publish a short list of approved tools, examples of prohibited data, and a reporting channel for a new service. Explain that reporting an unlisted tool is safer than hiding it, and provide an approved alternative for common tasks such as drafting, summarizing, coding assistance, or translation.

2. Restrict unsanctioned applications

Block services whose data handling, malware risk, legal restrictions, or autonomous actions exceed tolerance. Apply controls by identity, device, browser, network, and tenant where possible. A blanket domain block can be ineffective if users can reach the same service through a mobile application, API endpoint, personal device, or alternate domain, so test each route.

3. Protect data in sanctioned applications

Allow an approved application only for the data classes and roles it can safely handle. Use DLP to warn, justify, quarantine, or block sensitive prompts and uploads. Apply stricter rules to credentials, regulated records, source code, and intellectual property than to public information. Make the user-facing message specific: identify the data class, explain the approved route, and link to the reporting process.

4. Govern agents and connectors

Review every connector, plug-in, MCP server, and automated workflow as a separate change. Limit read and write permissions, use dedicated service identities, require approval for production actions, and log inputs, outputs, tool calls, and resulting changes. Disable unused connectors and set an owner and expiry date for exceptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

5. Audit and investigate

Retain the events needed to answer who used which tool, from which device, with what data, under which policy, and what action followed. Alert on high-risk combinations rather than isolated keywords. Give investigators a way to preserve prompts, uploaded files, model or tenant identifiers, policy decisions, and endpoint state subject to applicable privacy and employment rules.

Implementing the approach in a Microsoft environment

For organizations using Microsoft services, the documented components include Microsoft Purview DLP, Defender for Cloud Apps, Microsoft Entra Global Secure Access, and Intune. Their roles are complementary:

Component Role in shadow-AI control Implementation consideration
Purview DLP Detect and control sensitive information moving to AI services. Tune classifiers and user notifications in audit mode before blocking.
Defender for Cloud Apps Discover cloud applications, assess application risk, and apply session or access controls where supported. Validate coverage for each tenant, browser path, API, and unmanaged device.
Entra Global Secure Access Provide network-based visibility into unsanctioned AI applications and tools. Network discovery does not replace endpoint inventory or content inspection.
Intune Apply device and application policies, including blocking policies where supported. Confirm enrollment, platform support, and the effect on personal or shared devices.

The Microsoft 365 Shadow AI page can show detected agents and devices and apply Intune blocking policies. Microsoft labels this experience public preview and warns that supported agents and behavior may change. Revalidate supported agents, policy behavior, licensing, and regional availability before relying on it for a control or audit obligation.

Write a policy people can follow

A useful policy is short enough to consult during work and precise enough to enforce. Include:

Free tools Windows power users keep installed

One-click scans. No signup required.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • What counts as AI use, including chat, APIs, browser extensions, coding agents, plug-ins, and automated workflows.
  • Which tools are approved, conditionally approved, or prohibited, with the owner and review date for each.
  • Data rules: never enter credentials, secrets, regulated records, personal data outside an approved workflow, source code, confidential plans, or intellectual property unless the tool and use case are explicitly authorized.
  • Identity and device rules, including approved tenants, managed devices, corporate accounts, and restrictions on personal accounts.
  • Human-review requirements for generated code, customer communications, employment decisions, financial outputs, legal advice, and actions that change production systems.
  • How to request an exception, report a new tool, or report suspected data exposure.
  • Consequences that are proportionate, consistently applied, and coordinated with privacy, employment, and legal requirements.

Role-based training should use realistic examples from engineering, finance, sales, support, research, and operations. Teach users how to remove secrets, minimize data, verify outputs, and recognize a tool that has changed its retention or training terms.

Compare control approaches before choosing a program

Use these dimensions when evaluating products or an in-house architecture:

Dimension Questions to answer Why it matters
Discovery coverage Does it see network traffic, SaaS tenants, endpoints, local agents, APIs, and unmanaged devices? Missing one surface leaves a bypass.
Data controls Can it inspect prompts, pasted text, uploaded files, connector reads, and API payloads? Application identity alone cannot show what was disclosed.
Enforcement Can it alert, educate, require justification, isolate, quarantine, or block? Different risk levels need different responses.
Audit and retention Are user, device, tenant, content decision, tool call, and resulting action recorded for the required period? Investigations and compliance depend on an attributable trail.
Identity and device prerequisites Does it require managed devices, a particular identity provider, browser configuration, or network routing? Prerequisites determine real coverage and rollout effort.
Operating effort Who tunes detections, reviews exceptions, updates the catalog, and handles appeals? A control that nobody maintains will decay.
Licensing and geography Which edition, region, tenant type, and license level provide each feature? Availability and legal obligations vary by deployment.

Respond when you find a risky use

  1. Preserve evidence. Keep relevant logs, policy events, endpoint state, destination details, and the data classification involved. Limit access to investigators with a need to know.
  2. Contain proportionately. Revoke a token, remove a connector, isolate a device, suspend an account, or block a destination when the evidence indicates active exposure. Do not destroy evidence by immediately wiping the device.
  3. Assess what left the organization. Identify exact files, fields, prompts, recipients, tenant, model or API, retention terms, and whether the provider may have used the content for training. Treat unknown details as an investigation gap.
  4. Notify the right owners. Involve security, privacy, legal, compliance, the data owner, and the user’s manager according to your incident plan and jurisdiction.
  5. Remediate and learn. Rotate exposed credentials, remove unauthorized applications, correct permissions, update DLP rules, improve the approved alternative, and record whether the policy or tooling failed.

Measure and review the program

Track operational measures rather than vanity counts. Useful measures include the number of discovered AI applications, percentage with an assigned owner, percentage classified, users and devices with recent activity, sensitive-data events by outcome, time from discovery to decision, exception age, repeat violations, and the percentage of high-risk findings closed on schedule.

Review the catalog and prohibited list on a regular schedule and whenever a major vendor, model, connector, or regulation changes. Recheck agent coverage and policy behavior after product updates, especially for preview features. Expire exceptions automatically unless an owner renews them with evidence.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Common failure modes and fixes

Blocking one chatbot and declaring victory

Users may switch to another service, an API, a browser extension, a mobile app, or a personal device. Maintain an application catalog and monitor categories, domains, APIs, endpoints, and identities instead of relying on one block list.

Relying on a network dashboard alone

Local agents and offline use will not appear in network telemetry. Pair network discovery with endpoint inventory and device-management policy.

Deploying DLP before understanding normal work

Immediate blocking can interrupt legitimate tasks and encourage bypasses. Begin in audit mode, tune by role and data class, then enforce high-confidence rules with clear user messages.

Approving a tool without approving its connectors

A sanctioned application can become dangerous when a user adds a connector, plug-in, or agent with broad permissions. Review and log each integration separately.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring the human alternative

Employees bypass controls when approved tools are unavailable or too difficult. Publish a catalog, provide a practical sanctioned option, make reporting easy, and explain decisions in plain language.

Leaving ownership and expiry undefined

An exception without an owner becomes permanent shadow IT. Every exception needs a business purpose, data boundary, compensating controls, approver, review date, and automatic expiry.

A practical 30-, 60-, and 90-day rollout

Days 1–30: establish facts

  • Name accountable owners and agree on data classifications.
  • Collect network, SaaS, identity, endpoint, and Microsoft 365 telemetry.
  • Publish an interim rule prohibiting credentials, regulated records, source code, confidential plans, and intellectual property in unapproved AI tools.
  • Create the initial application inventory and identify unknown or high-volume services.

Days 31–60: classify and prepare controls

  • Assign approved, conditionally approved, or prohibited status with owners and review dates.
  • Interview high-use teams to provide sanctioned alternatives for legitimate work.
  • Deploy DLP and insider-risk detections in audit mode; tune false positives.
  • Train users and test notification, exception, and incident workflows.

Days 61–90: enforce and operate

  • Block clearly prohibited applications and high-confidence sensitive-data transfers.
  • Apply role, device, tenant, and connector restrictions to conditional approvals.
  • Require logging and human review for agents that can write, execute, or change production data.
  • Start recurring risk reviews, metrics reporting, exception expiry, and revalidation of preview capabilities.

What a mature program looks like

A mature organization can answer, with evidence, which AI tools and agents are in use, who uses them, from which devices, what data moves, which uses are approved, and what happens when a rule is triggered. It does not depend on a single product or a permanent block list. It combines discovery across network and endpoints, risk-tiered approvals, data-aware controls, practical alternatives, accountable owners, and recurring review. That sequence—discover, classify, educate, restrict, protect data, and audit—lets useful AI operate inside a boundary the organization can explain and defend.
