Choose the loan whose payment remains affordable if rates stay high—not the one with the lowest opening rate. A fixed rate buys certainty for the contractual fixed period, while a variable rate may start cheaper but can reprice as its benchmark changes. Compare identical written offers, model higher-rate scenarios, and include every fee, indexation rule and exit cost before deciding.

What the two rate types actually promise

Fixed rate: certainty for a defined period

A fixed interest rate does not change during the fixed period written in the contract. That period might cover the entire loan term, or it might be only an introductory period. After it ends, the loan can move to a variable rate, a new fixed rate, or another formula. Never treat the word “fixed” as a promise that the payment is unchanged forever; verify the end date and what happens next.

Fixed offers often begin at a higher rate than variable offers. That difference is the price of transferring some future-rate risk from you to the lender. You pay more initially in exchange for knowing how the interest calculation will behave during the fixed period.

Variable rate: a formula that can move in either direction

A variable rate is normally calculated from a reference rate or benchmark plus a lender margin (also called a spread). The benchmark might be a policy-linked rate, an index or another contractually defined reference. If the benchmark rises, your rate can rise; if it falls, your rate may fall, subject to the contract’s rules. The Bank of Israel’s consumer guide puts the risk plainly: “When you take out a variable rate loan, you are taking a risk that the interest rate will increase.”

Ask whether the lender can change only the benchmark, only the margin, or both. A contract that permits margin changes gives you a different risk from one where the margin is locked and only the external benchmark moves.

Why a high-rate period changes the comparison

Do not make a decision on the assumption that rates will soon return to a recent low. At the same time, a high-rate period is not proof that elevated rates will last for the whole loan. Use two views: a base case using the quoted rates and a stress case in which the variable rate remains high or rises further.

The Reserve Bank of Australia’s May 2026 Statement on Monetary Policy reported that market participants then expected most central banks to raise policy rates during 2026 while expecting the US Federal Reserve to leave its policy rate unchanged. That is a dated description of expectations in that report, not a forecast, a current consensus or a prediction for your loan. Your contract, country and benchmark determine your actual exposure.

Step 1: obtain genuinely comparable written offers

Request offers for the same principal, term, repayment frequency and amortisation method. Ask lenders to state all assumptions in writing. A lower advertised rate is not a valid comparison if it applies to a shorter term, a different repayment schedule or a temporary promotion.

  1. Fix the loan amount. Compare the same amount borrowed, including whether fees are paid separately or added to the balance.
  2. Fix the term and repayment schedule. Match the number of months, payment frequency and whether payments are level, graduated or otherwise adjusted.
  3. Record the rate period. For a fixed offer, note the exact fixed end date. For a variable offer, note the benchmark, spread and first reset date.
  4. List every charge. Capture origination, valuation, administration, servicing, insurance, account and any recurring fees, plus early-repayment or refinancing charges.
  5. Request the effective-cost measure. Compare APR or the equivalent measure required in your jurisdiction, while checking what that measure includes and excludes.

Compare the rate mechanics, not just the headline percentage

Question Why it matters
Is the rate fixed for the entire term or only an introductory period? A payment that is stable for two years can change substantially in year three.
Which benchmark controls a variable rate? The benchmark determines what market or policy movement reaches your loan.
What margin or spread is added? Two loans tied to the same benchmark can have different rates because their margins differ.
Can the lender change the benchmark or margin? A contract may give the lender discretion beyond changes in the external index.
How often can the rate reset? Monthly, quarterly, annual and other schedules create different speeds of payment change.
When does a rate change affect the payment? Some contracts change the interest charge first and recalculate the payment later; others change both promptly.
Are there periodic or lifetime caps? A cap limits the size of a change, but does not guarantee an affordable payment.
What is the floor? A floor can prevent the rate from falling below a stated level, limiting the benefit of lower benchmarks.

Read the adjustment clause itself. Disclosure rules vary by product and jurisdiction. For example, Regulation Z section 1026.47 in the United States addresses disclosures for covered private education loans, including variable-rate adjustment limits; it is not a universal rule for mortgages, consumer loans or loans in other countries.

Calculate total cost over the period you expect to keep the debt

Compare more than the first scheduled payment. For each offer, calculate the total of scheduled payments, upfront charges, recurring charges and expected exit costs over a consistent holding period. If you expect to sell, refinance or repay early, use that date rather than the contractual maturity.

  • APR or local effective-cost measure: useful for bringing interest and specified fees into one percentage, but confirm its assumptions.
  • Total interest: the interest paid over your chosen holding period, not merely the nominal rate multiplied by the original balance.
  • Upfront and ongoing fees: include charges that are easy to overlook because they do not appear in the rate.
  • Exit costs: check early-repayment, break, portability and refinancing fees before assuming you can switch later.

A shorter term generally reduces total interest because the balance is repaid faster, but it raises the scheduled payment. Choose the shortest term that remains comfortable after essential spending, savings and a contingency buffer—not merely the shortest term a lender will approve.

Understand indexation: fixed interest does not always mean a fixed balance

Some loans index the principal to inflation or another index. In that structure, the interest rate can be fixed while the balance, payment or both change with the index. Ask whether principal is indexed, which index is used, how often it is applied and whether the indexation is added to the balance before interest is calculated.

Mortgage transparency guidance from the Bank of Israel distinguishes loan tracks by both interest behavior and indexation. The same distinction is relevant wherever an indexed principal is offered: compare the rate and the balance-adjustment mechanism together.

Stress-test the payment before accepting variable exposure

Use the lender’s quoted payment as only the starting point. Recalculate the payment at the current variable rate and at higher rates that the contract could permit. If a contractual cap exists, include a scenario at that cap; a cap can still produce an unaffordable payment.

  1. Write down the opening balance, remaining term and repayment method. Keep these identical when comparing fixed and variable offers.
  2. Calculate the base payment. Use the quoted rate and include any recurring loan fee.
  3. Apply a higher-rate scenario. Increase the variable rate by a chosen stress margin, then separately test the contractual periodic and lifetime maximums.
  4. Check the timing. Model the payment immediately after the first reset and again after several resets, because repeated increases can matter more than one change.
  5. Test household cash flow. Subtract the stressed payment, essential spending, insurance, taxes and minimum savings from reliable after-tax income.
  6. Check the buffer. A payment that works only if overtime, bonuses or a future refinance arrives is not resilient.

The Bank of Israel advises accounting for possible interest and inflation changes when deciding what payment is reasonable. That principle is broadly useful, but the appropriate buffer depends on your income stability, other debts and local costs.

A simple decision rule for uncertain rates

Favor fixed certainty when payment shock would strain you

A fixed rate is usually the stronger fit when the higher initial payment is affordable, your budget is tight, your income is variable, or a sharp payment increase would force you to cut essentials or miss other obligations. You are paying for protection against repricing during the fixed period. Confirm that the protection lasts as long as you need it; a two-year fixed period on a twenty-year loan does not remove long-term rate risk.

Consider variable exposure only when you can absorb adverse repricing

A variable offer can make sense when you have a substantial cash-flow margin, understand the benchmark and reset formula, and can continue paying if rates remain high or rise further. Do not choose it solely because the opening payment is lower. The decision depends on your ability to carry the risk, not on a confident prediction about central-bank policy.

Use a split structure only when you understand both sides

Some contracts divide borrowing between fixed and variable tracks. This can reduce concentration in one type of risk, but it also creates two sets of fees, reset dates, indexation rules and possible break costs. Treat each track as a separate loan in your stress test, then test the combined payment.

Illustrative term comparison from official guidance

The Bank of Israel’s “Taking a Loan” guide gives an illustrative example of NIS 20,000 at 6% with fixed monthly payments: about NIS 3,200 in interest over five years and about NIS 2,500 over four years. The figures demonstrate that shortening the term can reduce total interest while increasing the scheduled payment. They are an official example, not a current market quote or a universal estimate for every repayment schedule.

Illustrative loan Term Interest stated in the guide What it demonstrates
NIS 20,000 at 6%, fixed monthly payments Five years About NIS 3,200 Longer repayment increases total interest.
NIS 20,000 at 6%, fixed monthly payments Four years About NIS 2,500 Shorter repayment lowers total interest but requires higher payments.

Check flexibility and the cost of changing course

Ask what happens if you repay early, refinance, sell collateral or transfer the loan. A fixed-rate contract may impose a break cost because the lender expected a stream of interest at the agreed rate. A variable loan may have a different prepayment charge, but “variable” does not automatically mean penalty-free.

  • Prepayment: Is there a fee for partial or full repayment? Is it calculated differently during the fixed period?
  • Portability: Can the loan move to a new property or replacement collateral, and are there eligibility conditions?
  • Refinancing: What discharge, valuation, registration and new-loan fees would apply?
  • Reset exit: Can you leave without a charge immediately before a fixed period ends, or does another fee apply?

A low introductory rate can be a poor deal if the later reset formula or exit charge makes switching expensive. Obtain the fee schedule rather than relying on a verbal summary.

Common comparison mistakes and how to correct them

Comparing an introductory rate with a permanent rate

Mistake: choosing the lowest first-year percentage. Correction: place the introductory period, reset date and post-reset formula beside the fixed offer in the same worksheet.

Assuming a cap makes the loan safe

Mistake: treating a cap as proof that the payment cannot become unaffordable. Correction: calculate the payment at the cap and compare it with dependable household income.

Ignoring the benchmark spread

Mistake: comparing two loans by benchmark alone. Correction: record benchmark plus spread, then verify whether either component can be changed by the lender.

Forgetting indexation

Mistake: calling a loan “fixed” because its interest percentage is fixed. Correction: inspect whether the principal is indexed and model the balance under plausible index changes.

Relying on a rate forecast

Mistake: selecting variable debt because rates are expected to fall, or fixed debt because rates are expected to rise. Correction: make the decision survive both a high-rate and a further-rise scenario. Forecasts are uncertain and may not match the benchmark in your contract.

Leaving fees out of the holding-period calculation

Mistake: comparing nominal interest only. Correction: total the rate, fees and likely exit costs through the date you expect to hold the loan.

How to document the final choice

Create a one-page comparison for each offer. Put the balance, term, payment, fixed period, benchmark, spread, reset rules, caps, indexation and every fee in the same order. Add a base payment, a high-rate payment and the payment at the contractual maximum. Record the income and essential-expense figures used in your affordability check, along with the date and currency of each quote.

Then write the reason for choosing the offer in one sentence: either the fixed payment remains affordable and protects a vulnerable budget, or the variable payment remains affordable at the stressed rate and the borrower accepts the repricing risk. If neither statement is true, reduce the amount borrowed, extend the term cautiously, increase the cash buffer or postpone borrowing rather than relying on an optimistic rate path.

Bottom line

Fixed-rate debt buys payment certainty for a stated period at a potentially higher starting cost. Variable-rate debt may be cheaper at first but exposes you to benchmark movements, spread rules and reset timing. Compare identical written offers, include total and exit costs, check indexation, and stress-test the payment at rates that remain high or rise further. Choose variable exposure only when that adverse payment still fits your budget; otherwise, the premium for fixed certainty may be the more responsible cost.
