Choose the transfer pricing method that produces the most reliable arm’s-length result for the specific controlled transaction—not the method that is most common in databases or easiest to document. Start by accurately delineating the transaction, then compare the recognized methods against the parties’ functions, assets, risks, contractual terms, market conditions, available comparables and the reliability of any adjustments. OECD guidance expressly rejects a universal ranking: no method is suitable in every situation.

This is a general framework. The applicable country, transaction, tax year, agreements and evidence can change the answer, so confirm the relevant domestic rules and administrative guidance before applying it to a taxpayer.

What “choose a transfer pricing method” means

An intercompany price must be tested against the arm’s-length principle: the result independent parties would have agreed in comparable circumstances. Method selection is the process of deciding how that result can be measured most reliably for the controlled transaction.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The OECD’s “most appropriate method” analysis considers four core questions: the strengths and weaknesses of each recognized method; whether a method fits the transaction’s nature and functional analysis; whether reliable information—especially on uncontrolled comparables—is available; and whether the degree of comparability is high enough, including whether differences can be removed through reliable adjustments. The OECD states that it is not necessary to prove a particular method unsuitable in every circumstance before selecting another method. See OECD Transfer Pricing Guidelines, Chapter II, paragraphs 2.1–2.2.

OECD Transfer Pricing Guidelines 2017, Chapter II, paragraph 2.2 (official text)

Start by precisely delineating the controlled transaction

Do not select a method from an invoice description such as “services,” “distribution” or “royalty.” First establish what the parties actually do and what they have agreed to do. The economically relevant characteristics determine which evidence will be useful.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Identify the parties and the actual relations

  • Name the legal entities, their countries and their relationship within the group.
  • Describe the commercial or financial relations: sale of goods, financing, licensing, services, restructuring, guarantees or another arrangement.
  • Set out the written agreement, amendments, payment terms, currencies, volumes, exclusivity, termination rights and any conditions that affect price or profitability.
  • Check whether conduct matches the contract. Actual behavior, decision-making and control of risks can matter when the written terms do not describe the dealings in practice.

Map functions, assets and risks

Prepare a transaction-specific functional analysis. Record the activities each party performs, the assets it uses—including valuable intangibles—and the risks it actually controls and has the financial capacity to bear. For a distributor, that may include purchasing, warehousing, marketing, inventory and credit functions. For a manufacturer, it may include production technology, capacity and warranty exposure. For financing, examine funding, treasury decisions, credit assessment, monitoring and default management.

Risk allocation should be tested against the parties’ conduct and capabilities, not copied from a template. The IRS documentation guidance specifically expects an explanation of how risks are allocated, how that allocation compares with the comparables and why the resulting pricing is consistent with the agreement.

Describe economically relevant circumstances

  • Product or service characteristics, quality, specifications, intangibles and lifecycle.
  • Functions and market position, including geographic market, industry, competition, regulation and demand.
  • Contractual terms, volumes, timing, credit terms, delivery conditions and currency.
  • Business strategies, market-entry periods, restructuring, capacity utilization and unusual events.

These facts define the tested population and the comparability questions. A method that is persuasive for a routine distributor may be inappropriate for a party contributing unique intangibles or sharing material market risks.

  1. Delineate the transaction. Document parties, actual dealings, functions, assets, risks, contracts and economically relevant circumstances.
  2. Search for internal comparables first. An internal uncontrolled transaction—such as the same entity selling to or buying from an independent party—may provide information that is closer to the controlled dealing. Then identify credible external comparables.
  3. Test comparability. Determine whether differences materially affect price or profit indicators. Consider product, functions, assets, risks, contractual terms, markets and timing. Reject superficial matches.
  4. List plausible methods. Consider the three traditional transaction methods—comparable uncontrolled price (CUP), resale price and cost plus—and the two transactional profit methods—transactional net margin method (TNMM) and transactional profit split.
  5. Assess data and adjustments. Identify the data each method requires, its quality and timeliness, and whether differences can be quantified and adjusted with reasonable confidence.
  6. Choose and explain the most reliable method. Tie the conclusion to the transaction’s characteristics, the tested party where relevant, the comparables and adjustment analysis. Explain why other plausible methods were less reliable for these facts.
  7. Apply consistently and monitor. Ensure the calculation follows the actual agreement and pricing policy. Preserve source data, calculations and adjustment support, and revisit the analysis when functions, risks, contracts or markets change.

The five recognized methods

The OECD groups CUP, resale price and cost plus as traditional transaction methods. TNMM and transactional profit split are transactional profit methods. The labels do not decide the answer; the quality of the fit and evidence does.

Method What it measures Evidence that matters most Key reliability question
Comparable uncontrolled price (CUP) Controlled price versus the price in a comparable uncontrolled transaction Internal or external transactions with closely comparable terms and circumstances Are price differences immaterial, or can their effects be adjusted reliably?
Resale price A reseller’s gross margin after acquiring from a related party and reselling to an independent customer Reliable gross-margin comparables and comparable distribution functions Are accounting classifications, functions and market conditions sufficiently comparable?
Cost plus A supplier’s relevant cost base plus a comparable markup Comparable suppliers, consistent cost base and reliable markups Can the cost base and value-adding functions be measured consistently?
Transactional net margin method (TNMM) A net profit indicator in relation to an appropriate base, such as sales or costs Reliable operating data, a defensible tested party and comparable net margins Is the tested party less complex and are net-margin differences less material than price or gross-margin differences?
Transactional profit split Combined profits allocated between the participants using an appropriate contribution or allocation analysis Reliable combined financials, contributions, unique intangibles and allocation factors Can the parties’ respective contributions and profit-allocation factors be measured consistently?

Comparable uncontrolled price (CUP)

CUP compares the price charged in the controlled transaction with the price in a comparable uncontrolled transaction under comparable circumstances. The OECD describes it as the most direct and reliable method when suitable uncontrolled transactions can be located. A CUP can be internal or external, but a nominally similar product is not enough: quantity, market, contractual terms, quality, delivery, currency, timing and other economically relevant differences can move the price.

Use CUP when the transaction-level price evidence is genuinely close. Material differences must not affect price, or their effects must be removable through reasonably accurate adjustments. If an adjustment depends on unsupported assumptions, the apparent precision of CUP may be illusory. See OECD Guidelines, paragraphs 2.14–2.16.

Resale price method

The resale price method begins with the price at which a product acquired from a related party is resold to an independent customer. A comparable gross margin is deducted to cover the reseller’s functions and provide an arm’s-length return; the remaining amount indicates the related-party purchase price, subject to the applicable rules and adjustments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Its usefulness depends on reliable gross-margin comparisons. Analyze whether the tested reseller performs similar marketing, processing, inventory, warranty and market-development functions, and whether its accounting consistently classifies costs. A reseller that adds substantial value or owns important intangibles may not be comparable to a routine distributor. Do not select this method merely because the entity is called a reseller.

Cost plus method

Cost plus starts with the relevant costs incurred by a supplier and adds a comparable markup for the functions performed and risks assumed. It can fit routine manufacturing, contract production or certain services when the cost base and comparable markups are observable.

Define the cost base carefully: include or exclude items consistently with the comparables and the transaction’s economics. Investigate capacity, efficiency, product complexity, assets, intangibles, warranty exposure and market conditions. A markup drawn from entities with different functions or cost classifications may not be reliable, even if the percentage looks similar.

Transactional net margin method (TNMM)

TNMM evaluates a party’s net profit indicator in relation to an appropriate base, such as sales, costs or assets, and compares that result with comparable independent businesses or transactions. The analysis requires a reasoned choice of tested party—usually the less complex party for which reliable data are available—and a profit-level indicator suited to the facts and applicable rules.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Net margins are generally less sensitive than prices to some product differences, but they can be affected by operating expenses, accounting policies, functions, market conditions and risk profiles. Segment the accounts where necessary so the tested result relates to the controlled transaction rather than unrelated activities. A broad database match does not cure a weak functional analysis.

Transactional profit split

Transactional profit split considers the combined profit from the controlled dealings and allocates it between the participants using an approach supported by their relative contributions, risks, assets, functions or other reliable factors. It may be relevant when both parties make unique and valuable contributions, operations are highly integrated, or reliable one-sided comparables do not exist.

The method requires dependable combined financial information and a defensible allocation process. Do not assume that common ownership, integrated systems or the presence of intangibles automatically makes profit split appropriate. Establish why the parties’ contributions cannot be reliably priced using a one-sided method and how each allocation factor is measured.

Decision axis Questions to answer
Economic fit Does the method match the transaction’s economically relevant characteristics and each party’s functions, assets and risks?
Comparable information Are internal or external uncontrolled transactions or companies available, current and sufficiently reliable?
Material comparability factors Which differences in product, contract, market, accounting, functions or risk affect the price or profit indicator?
Adjustments Can each material difference be quantified with evidence, and is the computation reproducible?
Auditability Can another reviewer follow the tested party, data sources, calculations, assumptions, rejection of alternatives and final conclusion?

The strongest method is the one that performs best across these axes for the transaction—not necessarily the method with the largest sample or the most familiar label.

How to document the choice so it can be defended

Documentation should let a tax authority understand both what was done and why it was done. The IRS transfer pricing documentation FAQs provide U.S.-specific expectations that are useful as an auditability benchmark, although other countries may impose different requirements. See IRS transfer pricing documentation best-practices FAQs.

Include the transaction analysis

  • Legal entities, ownership, transaction flows and agreements.
  • Functions, assets, risks and evidence of actual conduct.
  • Relevant markets, products, services, financing terms and business circumstances.
  • Financial accounts, segmentation and the period tested.

Show the method-selection reasoning

  • Methods considered and the reason each could fit or fail.
  • Internal and external comparable searches, screening criteria and rejected observations.
  • Chosen tested party and profit-level indicator for a one-sided analysis.
  • Comparability differences, their expected effect and every adjustment formula.
  • Why the result is consistent with the intercompany agreement and actual risk allocation.

A bare statement such as “there are no CUPs, so CUP was not applied” is weak support. Explain what was searched, which price differences were material, whether adjustments were feasible and why another method was more reliable. Keep workpapers that allow the calculations to be recreated from the underlying data.

Amount B: a narrowly scoped exception

The OECD’s 2025 consolidated report says TNMM is selected as the most appropriate method for transactions within the scope of the Amount B simplified and streamlined approach. It recognizes a possible exception for CUP based on internal comparables when those comparables and information showing CUP’s greater appropriateness are readily available and the relevant conditions are satisfied. For this scope-specific rule, the report says it is unnecessary to prove every other method unsuitable or analyze every method in depth. Read the scope and conditions in the OECD Amount B consolidated report, paragraphs 40–42.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Amount B does not create a general preference for TNMM. Confirm whether the transaction, jurisdiction and period fall within the applicable Amount B implementation before relying on this scoped treatment.

What the IRS “81 percent” statistic does—and does not—show

The IRS reported in 2020 that CPM/TNMM was the primary method for 81 percent of covered transfers of tangible and intangible property in advance pricing agreements completed in 2019. In the same specified population, operating margin was the profit-level indicator in 64 percent of covered tangible and intangible property CPM/TNMM cases. Those figures describe a U.S. IRS APA population, transaction group and year; they do not show that TNMM is best for your transaction or that it is used at the same rate worldwide. See Internal Revenue Bulletin 2020-15.

A decision path for common fact patterns

When a close uncontrolled price exists

Test CUP first because it directly compares prices. Verify product, volume, market, terms, timing, currency and other price drivers. Use it only if differences are immaterial or can be adjusted reliably; otherwise document why a less direct method provides a more dependable result.

When one party is a routine distributor or service provider

Consider resale price, cost plus or TNMM according to the actual functions, accounting data and comparable information. A routine label is not enough: determine whether the party owns intangibles, performs significant marketing, bears inventory or market risk, or adds processing that changes the analysis.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When both parties contribute unique value

Investigate whether reliable one-sided comparables exist. If both sides make unique and valuable contributions and combined profits and allocation factors can be measured, transactional profit split may be more reliable. Explain why a one-sided method cannot capture the economics.

When data are thin or differences are large

Do not compensate for weak comparability with a larger spreadsheet. Revisit the delineation, search for internal evidence, improve segmentation and quantify only adjustments supported by reliable information. If no method is robust, document the limitations, select the most reliable available approach under the relevant rules and identify what evidence would change the conclusion.

Common errors and how to correct them

  • Choosing by popularity: Frequency in a database or prior file is not evidence of suitability. Reperform the transaction-specific analysis.
  • Assuming TNMM is always preferred: Net-margin data can be easier to find, but a reliable CUP may be more direct, and profit split may fit integrated unique contributions.
  • Using labels instead of functions: “Distributor,” “manufacturer” or “service center” does not establish routine functions or risk.
  • Ignoring internal comparables: A group entity’s independent dealings may provide better evidence than an external database.
  • Applying unquantified adjustments: State the difference, its economic effect, data source, formula and sensitivity. If it cannot be supported, treat that limitation as part of the method comparison.
  • Mixing transactions and accounts: Segment results so unrelated products, services or exceptional items do not distort the tested indicator.
  • Separating documentation from conduct: Update agreements and policies when actual functions, risk control or market conditions change.
  • Overgeneralizing a special regime: Amount B and domestic safe harbors have defined scopes. Check implementation rules before extending them to other transactions.

Check the jurisdiction before finalizing

The title does not identify a country, transaction type, parties’ functions, contracts, comparable set or tax year. OECD guidance supplies an internationally used framework, while national legislation, administrative practice, documentation deadlines, safe harbors and dispute procedures can differ. U.S. IRS materials describe U.S. practice and should not be presented as identical requirements elsewhere.

Before issuing a policy or filing position, identify the relevant jurisdictions and rules, confirm the current version of the guidance, test whether a special regime such as Amount B applies, and obtain professional advice for the taxpayer’s facts.
