Calculate a franchise royalty by multiplying the contract-defined royalty base for the reporting period by the rate in the franchise agreement. The formula is royalty due = defined royalty base × royalty rate. The difficult part is identifying what the agreement includes in that base, which fees are separate, and when each amount is payable. There is no universal franchise royalty rate. A 4% figure shown in an FTC sample disclosure is an illustration, not an industry average or recommendation.
This guide explains how to build a complete fee calculation from a U.S. franchise disclosure document (FDD) and franchise agreement, how to distinguish sales-based royalties from profit, and how to compare offers without overlooking fixed or occasional charges.
What a franchise-fee calculation must include
A useful estimate has separate lines for every payment obligation rather than one blended percentage. At minimum, identify:

- the initial franchise fee and when it is paid;
- the recurring royalty formula and reporting period;
- advertising, marketing, cooperative, technology, training, or support charges;
- fixed fees, minimum royalties, or tiered rates that may apply at low or high sales;
- occasional charges such as audit, transfer, renewal, or required supplier fees; and
- the due date, reporting method, and consequences of late or incomplete payment.
The Federal Trade Commission (FTC) requires a franchise disclosure document to contain 23 specified information items. Item 5 addresses the initial franchise fee, Item 6 summarizes other fees and their amounts or formulas, due dates, and remarks, and Item 7 presents the estimated initial investment. Item 7 is a startup-cost estimate; it is not a substitute for calculating periodic royalties.

The core royalty formula
For a percentage-based royalty, use:
Royalty due for the period = contract-defined royalty base for the period × royalty rate
Suppose the agreement defines the period’s royalty base as $10,000 and states a 4% rate. The calculation is $10,000 × 0.04 = $400. The FTC uses 4% of total gross sales in an illustrative Item 6 table; that example does not establish a typical rate, a required rate, or a rate that applies to any particular franchise.
If the agreement specifies a fixed amount, a minimum payment, a tiered schedule, or another formula, use that language instead of forcing it into the percentage formula. The applicable FDD and signed agreement control.
Step 1: Separate the fee types and periods
Initial franchise fee
Record the one-time or opening fee in a startup section of your worksheet. Note its amount, payment date, refund conditions, discounts, and any circumstances that change it. Do not add this payment to the first month’s royalty when estimating ongoing operating cost; it is a different obligation and is addressed in Item 5.
Recurring royalty
Record the rate or formula, the sales period used to calculate it, the reporting deadline, and the payment deadline. A contract may require weekly, monthly, or another reporting interval. Use the interval stated in the agreement, not the interval that is most convenient for your bookkeeping.
Advertising and other recurring charges
Advertising contributions, local or regional cooperatives, technology charges, required software, training, and support may be separate from the royalty. Put each item on its own line with its own base, rate or amount, and due date. Do not combine an advertising percentage with the royalty rate unless the agreement expressly defines a combined charge.
Occasional or event-based fees
Audit, transfer, renewal, relocation, late-reporting, and similar charges can materially change the cost of ownership even if they are not paid every month. Item 6 may disclose an amount, a formula, or a circumstance in which the fee is charged. If a fee is paid directly to a third-party supplier and the amount is not known, the FTC’s sample language says: “The amount of the fee is unknown and may vary depending upon factors, such as the third-party supplier selected.” Treat that as a prompt to identify the possible range and trigger, not as a guaranteed price.

Step 2: Find the exact royalty base
The rate is only half of the calculation. Read the agreement’s definition of “gross sales,” “gross revenue,” or whatever term it uses, then copy that definition into your worksheet. The same phrase can have different contractual meanings in different franchise systems.
Revenue that may be included
Check whether the definition covers every location, catering, delivery, online orders, gift-card sales, subscriptions, service charges, vending, or sales made through a third-party platform. These are review questions, not assumptions that a particular agreement includes them.
Exclusions and adjustments
Look for stated treatment of sales taxes collected for a government authority, refunds, returns, discounts, credits, chargebacks, complimentary items, bad debt, and inter-unit transfers. Confirm whether an exclusion applies when the transaction occurs or when the refund is processed.
Timing and recognition
Determine which transactions belong to each reporting period. A contract may use the sale date, fulfillment date, invoice date, or another rule. Reconcile the definition with point-of-sale and accounting reports so that the number you report is calculated on the same basis the franchisor expects.
The FTC permits a percentage of gross sales when the franchisor defines “gross sales” in the disclosure and contract. That permission does not create a single federal definition for every franchise.
Step 3: Apply the stated rate or formula
Percentage rate
Convert the stated percentage to a decimal, multiply by the defined base, and retain the calculation record. For example, a $10,000 defined base at the FTC’s illustrative 4% rate produces $400 for that period. Replace both figures with the actual values in the franchise documents when making a real estimate.
Fixed or minimum payment
If the agreement requires a fixed amount or a minimum royalty, calculate that amount even when sales are low. A minimum can make the effective percentage much higher during a slow period. Check whether the minimum is monthly, weekly, seasonal, or conditional on the outlet being open.

Tiered or changing rates
Some agreements can use different rates at different sales levels or after a specified date. Break the base into the tiers exactly as written, identify whether each tier is marginal or applies to all sales once reached, and confirm the effective date for every change. If the document does not explain the method clearly, ask for written clarification before relying on a projection.

Create a period-by-period schedule like this:
| Line item | What to enter | Where to verify |
|---|---|---|
| Royalty | Defined base × stated rate, or the stated alternative formula | Item 6 and the royalty section of the agreement |
| Advertising or cooperative contribution | Its own percentage, fixed amount, or formula | Item 6 and advertising provisions |
| Technology, support, or required services | Per-period amount or usage formula | Item 6, exhibits, and incorporated vendor terms |
| Training or assistance | Amount and triggering event | Item 6 and training provisions |
| Audit, transfer, renewal, or other occasional fee | Amount or formula and the event that triggers it | Item 6 and the relevant agreement section |
Use the due date shown for each line. A fee that is calculated monthly but paid with a later report still belongs in the month in which the contract says it is incurred for cash-flow planning.
Sales-based royalties versus profit
Most sales-based royalty calculations do not use net profit. The FTC explains that royalties may be calculated from weekly or monthly gross income and may remain payable while the franchisee is losing money. Rent, payroll, debt service, utilities, taxes, and other operating expenses can consume all available cash even when the royalty base is positive.
For example, an outlet could report $10,000 of contract-defined sales, owe the illustrative $400 royalty, and still have a net loss after expenses. Substituting profit for sales would understate the contractual payment unless the agreement specifically says the royalty is profit-based.
High sales also do not prove a profitable business. If the franchisor provides an earnings or financial-performance representation, review it in Item 19, including the data period, outlets or sample size, assumptions, exclusions, and stated limitations. Franchisors are not required to provide an earnings claim; when one is provided, the FTC says it must have a reasonable basis and appear in Item 19.
What to inspect in the FDD and franchise agreement
Item 5: initial franchise fee
Confirm the amount, payment schedule, refundability, and any circumstances that alter the fee. Keep it in the startup budget rather than the recurring royalty calculation.
Item 6: other fees
Use Item 6 as the index for royalties, advertising, cooperatives, training, assistance, audit, transfer, renewal, and other charges. It should state an amount or formula, when payment is due, and relevant remarks or caveats. Read the corresponding contract clauses because Item 6 is a disclosure summary, not a replacement for operative language.

Item 7: estimated initial investment
Use Item 7 to understand opening costs such as build-out, equipment, inventory, deposits, and working capital. Do not treat that estimate as a forecast of periodic royalties or as proof that the outlet will be profitable.
Item 19: financial performance representation
If the franchisor makes a sales, expense, income, or profit representation, test what the figures actually measure. A sales figure is not a profit figure, and an average can conceal a wide range of outcomes. Do not rely on earnings statements made outside Item 19 as if they were part of the franchisor’s authorized disclosure.

The attached agreement and timing
Compare every rate, definition, fee, and payment deadline in the agreement with the FDD and its exhibits. FTC guidance says substantive terms such as fees must be disclosed in the agreement attached to the disclosure document, or the prospect must receive the specified review period before signing or paying, subject to the conditions in the FTC’s franchise-rule guidance. The FTC consumer guide states that a prospective franchisee must receive the FDD at least 14 days before being asked to sign a contract or pay money to the franchisor or its affiliate.
A practical worksheet and cash-flow check
- Copy the contractual definitions. Write the exact royalty-base definition, exclusions, period, and rate in a worksheet; do not paraphrase from memory.
- Build the sales figure. Reconcile point-of-sale, online, delivery, and other applicable records to the contract’s inclusion and timing rules.
- Calculate the royalty. Multiply the defined base by the stated rate, or apply the fixed, minimum, or tiered formula.
- Add each separate charge. Enter advertising, technology, support, training, and any other amount on separate lines.
- Schedule due dates. Show the report date, payment date, and payment method for every line.
- Stress-test low sales. Recalculate using a slow period to reveal the effect of minimums and fixed fees.
- Check termination language. Identify post-termination royalties, continuing advertising obligations, audit rights, and amounts that become immediately due.
- Have specialists review unresolved terms. An accountant can test the arithmetic and financial assumptions; a franchise attorney can interpret the agreement and applicable state requirements.
How to compare two franchise offers
Compare the same facts on the same sales scenarios. A lower percentage is not necessarily cheaper if its base is broader, its minimum is larger, or its advertising and technology charges are higher.
| Comparison axis | Questions to answer |
|---|---|
| Rate and base | What exact revenue is included, excluded, and counted in each period? |
| Frequency and timing | Are reports and payments weekly, monthly, or on another schedule? |
| Additional required charges | What advertising, cooperative, technology, audit, transfer, renewal, training, or support fees apply? |
| Low-sales exposure | Is there a minimum royalty or fixed payment when sales are low? |
| Startup versus operating cost | Which amounts are paid before opening, and which recur after opening? |
| Earnings evidence | Does Item 19 provide data that is comparable to the outlet, territory, and operating model you are evaluating? |
Run each offer through identical sales assumptions, then show royalty, advertising, other required charges, and remaining cash separately. Keep assumptions labeled; do not present an illustrative calculation as a forecast.
Common calculation mistakes and fixes
Using a sample rate as a market norm
The FTC’s 4% sample is only an illustration. Fix: use the rate disclosed for the specific franchise and record the document version and date you reviewed.
Calculating on profit because it feels more affordable
Fix: use the contract-defined base. A loss does not automatically eliminate a sales-based royalty.

Combining royalties and advertising
Fix: keep each charge on its own line unless the agreement expressly combines them.
Ignoring online, delivery, or refund rules
Fix: reconcile every revenue channel and apply the agreement’s inclusion, exclusion, and timing language.
Confusing Item 7 with operating cost
Fix: use Item 7 for opening-investment planning and Item 6 plus the agreement for recurring and occasional fees.
Assuming payment stops when the outlet closes or the contract ends
Fix: read termination, post-termination, audit, and final-report provisions. The FTC consumer guide warns that an agreement may require royalties for the duration of the term even if promised services are disputed or the franchisee terminates early; your contract controls the actual obligation.
Relying on an old or incomplete document
Fix: obtain the current FDD, all exhibits, amendments, and the exact agreement you will sign. Confirm that fee schedules and definitions match across documents.
Limits of a calculation
A worksheet can show what the contract charges, but it cannot determine whether the business will succeed or what taxes, state franchise rules, employment rules, or accounting treatment applies. The federal FTC concepts described here are U.S.-specific. State laws and requirements can add protections or disclosures, and jurisdictions outside the United States may use different rules.
Use the current FDD and agreement for the franchise under consideration. When a definition, minimum, third-party fee, or termination provision is unclear, obtain written clarification and appropriate legal or accounting advice before signing or paying.
