When bond yields rise, do not automatically sell your bonds or move everything into cash. Existing fixed-rate bonds usually lose market value as newer bonds offer higher coupons, but future purchases can provide more income. The sound response is to set an allocation around your goal, time horizon and risk tolerance; diversify both across asset classes and within each one; examine the maturity, credit, inflation, liquidity and tax risks in your bond holdings; and rebalance when your portfolio drifts from its plan.
Rising yields change the trade-offs inside a portfolio, not the basic need for a portfolio that matches the job your money must do. The process below is designed for general U.S. investing education, not an individualized recommendation.
What rising bond yields actually change
A bond’s market price and its yield generally move in opposite directions. If an older fixed-rate bond pays a 3% coupon while newly issued bonds offer 4%, investors will usually pay less for the older security. The price must adjust until its remaining cash flows provide a competitive yield.

The SEC Office of Investor Education and Advocacy states the principle plainly in its June 26, 2013, Investor Bulletin: “A fundamental principle of bond investing is that market interest rates and bond prices generally move in opposite directions.” This is a market-pricing relationship, not a prediction that every bond will fall by the same amount.

Why maturity and coupon matter
Longer-maturity bonds generally have more interest-rate sensitivity than otherwise similar shorter-maturity bonds. Lower-coupon bonds also tend to be more sensitive than higher-coupon bonds, all else equal, because more of their value comes from payments received farther in the future. Duration is a commonly used technical measure of this sensitivity, although the cited SEC materials do not provide a single duration number for a typical portfolio.
The price decline and the reinvestment opportunity
Rising yields create two effects at once:
- Existing holdings: Fixed-rate bonds bought at lower yields can decline in market value.
- New money: New bonds, reinvested coupons and maturing principal can earn higher rates than before, if those rates remain available.
A price decline by itself does not prove that selling is appropriate. The decision depends on when you need the money, whether you require current income, the credit and inflation risks you are accepting, the tax consequences and your ability to tolerate an interim loss.
The SEC’s illustrative example
In a hypothetical example, the SEC shows a Treasury bond with a 3% coupon and 10 years remaining priced at $1,000 when market rates are 3%. After market rates rise to 4% and nine years remain, the example price is $925 and the yield to maturity is 4%. The $1,000-to-$925 change is an illustration published in 2013, not a current quotation, an average result or a forecast for your bond.
Start with the portfolio’s job
Before changing an investment, define what the portfolio must accomplish. A rising-yield environment is not a reason to choose a universal stock-and-bond percentage.
Write down the goal and date
Identify the purpose of the account, the date or range when withdrawals begin, and whether withdrawals will be one-time or ongoing. Money needed soon has less time to recover from a market decline than money intended for a goal decades away. Your allocation may need to change as the goal approaches.
Estimate your withdrawal and income needs
Separate money needed for near-term spending from money intended for long-term growth. If the portfolio must supply regular income, examine the reliability and timing of interest, dividends and principal repayments rather than judging an investment only by its quoted yield.
Test your risk tolerance with a loss scenario
Ask how you would react if the bond portion, the stock portion or the entire account temporarily lost value. Risk tolerance is not just a questionnaire score; it includes your financial capacity to wait and your willingness to remain invested. An investor approaching a fixed date may reasonably emphasize lower-volatility assets, while still accounting for growth and inflation risk.

Record constraints
- Account type and withdrawal rules
- Tax bracket and state or local tax situation

These inputs determine an appropriate allocation more reliably than a headline about the direction of yields.

Build diversification at two levels
Diversification means spreading risk among different asset categories and among holdings inside each category. Owning several funds does not necessarily diversify you if they hold the same companies, issuers, sectors or maturities.
Across asset categories
A portfolio can combine stocks for long-term growth, bonds for income and potential stability, and cash or cash-like holdings for near-term spending and liquidity. The right mix is personal. Stocks can lose substantial value, bonds can lose value when rates or credit conditions change, and cash can lose purchasing power to inflation.
Within the bond allocation
Review the actual exposures rather than relying on a fund name. Look for concentration by:

- Credit rating
- Maturity and duration
- Industry or geographic region
- Currency, if holdings are not in U.S. dollars
- Call features and other structural terms
A broad bond fund may hold thousands of securities, but a narrowly focused fund may still leave you concentrated in one sector, maturity range or credit tier. Fees reduce returns, so check the expense ratio and any trading or account costs.
Choose bond exposures by risk, not by yield alone
| Bond exposure | Potential role | Risks to examine when yields rise | Questions to ask |
|---|---|---|---|
| U.S. Treasury securities | Government credit exposure and scheduled interest and principal payments | Market-price risk before maturity; longer maturities are generally more rate-sensitive | When might you sell, and can you hold through the date you need the money? |
| Municipal bonds | Income that may receive federal, state or local tax advantages depending on your circumstances | Interest-rate, credit and liquidity risk; tax benefits vary by investor and jurisdiction | Is the after-tax yield appropriate for your tax situation and state? |
| Investment-grade corporate bonds | Income with exposure to companies judged to have relatively stronger credit quality | Interest-rate risk plus the possibility of downgrade, default and changing credit spreads | How concentrated is the fund or ladder by issuer and industry? |
| High-yield bonds | Higher stated income than many higher-rated bonds | Greater default and price risk; the extra yield is compensation for credit risk, not a free return increase | Would a credit-market downturn create a loss you cannot tolerate? |
| Treasury Inflation-Protected Securities (TIPS) | Principal that adjusts with changes in the Consumer Price Index | Market-price risk, changing real yields and the possibility of a negative total return over a particular holding period | Does inflation protection fit the goal and time horizon? |
| Diversified bond fund or ETF | Convenient exposure to many bonds | Ongoing market-value fluctuation; no single investor-specific maturity date and no promise to return principal at a stated date | What are the fund’s duration, credit mix, holdings, turnover and expenses? |
Higher yield can reflect higher credit risk, longer maturity, lower liquidity or other risks. Do not treat a high-yield allocation as a simple substitute for diversified fixed income.
Understand individual bonds versus bond funds
Individual bonds
An individual bond has stated cash flows and a maturity date. If the issuer pays as promised and you hold to maturity, you receive the scheduled principal; that does not guarantee the bond’s market price if you sell earlier. A U.S. government guarantee of principal at maturity is not a guarantee against an interim market loss.
Bond funds and ETFs
A bond fund continually holds, sells and replaces securities. It normally has an average maturity and duration rather than a date when your shares mature and return your purchase price. Its net asset value can rise or fall as rates, credit spreads and the fund’s holdings change. Do not assume that a fund will recover your purchase price on the schedule of an individual bond.
Ladders and diversified funds are different tools
A ladder of individual bonds can align maturities with planned cash needs, but it requires attention to issuer diversification, reinvestment and liquidity. A diversified fund can spread holdings efficiently, but its value remains exposed to market movements and its maturity profile changes over time. Either approach can fit a plan; neither removes investment risk.

A step-by-step process for constructing the portfolio
- Define the objective. Write the goal, target date, withdrawal pattern and required income.
- Set a target allocation. Choose percentages for stocks, bonds and cash based on time horizon, risk capacity and risk tolerance. Document why you chose them.
- Set bond-portion ranges. Decide how much maturity, credit and inflation exposure is acceptable. Use ranges or bands so a later review has an objective trigger.
- Inspect current holdings. For every fund or bond, record maturity or duration, credit quality, issuer concentration, fees, liquidity, tax treatment and account location.
- Map overlaps. Compare fund holdings and sector weights. Several funds can own the same issuers or maturities.
- Separate near-term cash. Keep money needed soon in an appropriate liquid reserve rather than depending on a long-duration bond or stock sale at an unfavorable price.
- Invest new money deliberately. Direct contributions, interest and maturing principal toward underweight assets or the exposure that best restores your plan.
- Write a rebalancing rule. Specify a review interval, acceptable bands and the actions you will take when a band is crossed.
- Review after life changes. Revisit the plan when the goal date, income, tax situation, spending need or ability to tolerate losses changes.
Rebalance instead of trying to forecast rates
Rebalancing returns a portfolio to its planned allocation after market movements push it away from target. It is a risk-control process, not a bet on the next rate decision.
Choose a review method
One approach is calendar-based review, such as checking every six or 12 months. Those intervals are examples described by the SEC, not universal requirements. Another approach is threshold-based review: act when an asset class moves a specified percentage or percentage-point distance from its target. You can combine both methods by checking on a schedule and trading only when a band is breached.
Use contributions before selling
If stocks are above target and bonds are below target, directing new contributions toward bonds may restore the mix without selling appreciated stocks. The same principle applies when cash or another category is underweight.
Account for taxes and costs
Sales can create taxable gains or losses, and trades can incur spreads or commissions. Consider tax-advantaged accounts, available tax lots and your tax-loss or gain-realization strategy before placing orders. A tax professional can address rules that depend on your jurisdiction and circumstances.
Do not rebalance solely because yields moved
A rate change may alter bond prices, but it does not automatically invalidate your target allocation. Change the plan when your goal, horizon, risk capacity or required cash flow changes; otherwise, use the written rule.
Manage the main risks inside the bond allocation
Interest-rate risk
Longer maturities and lower coupons generally produce larger price changes for a given rate move. If a near-term goal cannot tolerate that volatility, examine shorter maturities or a more conservative cash reserve rather than assuming a longer bond will be held safely.
Credit and default risk
Corporate and municipal issuers can be downgraded or fail to make promised payments. A higher yield can be the market’s compensation for that possibility. Diversify issuers and understand whether a fund is investment grade, high yield or mixed.

If rates fall after a bond matures or pays a coupon, you may have to reinvest at a lower yield. A ladder or a fund with staggered maturities can distribute reinvestment dates, but cannot lock in one rate for every future contribution.

Inflation risk
Fixed payments may buy less over time if prices rise. TIPS principal adjusts with the Consumer Price Index, but TIPS are not risk-free and can produce a negative total return over a particular period.
Liquidity risk
Some bonds are difficult to sell quickly at a desired price. Check bid-ask spreads, trading activity and the fund’s liquidity practices before assigning a holding to a near-term spending need.
Tax and location risk
Municipal-bond income may receive federal, state or local tax advantages, but the treatment depends on the bond, your residence and your tax situation. The same security can have a different after-tax result in a taxable account than in a tax-advantaged account.
Common mistakes and how to correct them
“Rates are rising, so I should sell every bond.”
Why it fails: It ignores the higher income available from new bonds, the purpose of the bond allocation and the possibility that rates can move unpredictably.
Better approach: Check maturity, credit quality, cash needs and your written allocation rule. Rebalance only when the plan calls for it.
“A Treasury cannot lose money.”
Why it fails: Principal paid at maturity is different from market value before maturity.
Better approach: Distinguish holding-to-maturity cash-flow certainty from the price you would receive if you sold today.
“Several bond funds automatically equal diversification.”
Why it fails: Funds may overlap in issuers, sectors, maturity ranges or credit tiers.

A practical review checklist
- What is this account’s goal and target date?
- How much must it provide in current income?
- What percentage is in stocks, bonds and cash today?
- Which holdings overlap?
- What are the bond holdings’ maturities or durations?
- How much exposure is there to each issuer, sector and credit tier?
- Could a holding lose value if sold before maturity?
- How would inflation affect the planned withdrawals?
- What are the tax consequences in this account and location?
- What fees, spreads and liquidity limits apply?
- What review date and allocation bands will trigger rebalancing?
Keep the answers with your investment policy or account notes. When circumstances change, update the plan rather than reacting to a single market headline.
What the evidence does and does not establish
The SEC materials establish the general inverse relationship between market rates and prices of existing fixed-rate bonds, and they explain allocation, diversification and rebalancing principles. They do not provide a current market-yield snapshot, a universal stock-and-bond allocation, or a statistic describing the average effect of rising yields on every diversified portfolio. A 2025 educational article from Vanguard also presents rising rates as a situation with both near-term price pressure and improved forward income potential, but it does not turn that trade-off into a one-size-fits-all allocation.

Your result will depend on the securities you own, when you invest, whether you sell, taxes, fees, defaults, inflation and the path of future rates. Those variables are why a written process is more reliable than a forecast.
The decision rule
Keep or change a bond holding according to the job it serves, not simply because its market price moved after yields rose. Match the portfolio to the goal and horizon, diversify across and within asset classes, select bond exposures with their rate and credit risks in view, and rebalance when your documented limits are breached. That approach preserves the benefit of higher future yields without pretending that existing bond prices, inflation or interest rates can be predicted with certainty.
