Build the portfolio from the goal backward: identify when the money is needed, assess how much loss you can financially and emotionally withstand, choose diversified exposures to stocks, bonds and—if appropriate—commodities, then write rules for costs, taxes and rebalancing. There is no stock/bond/commodity percentage that is suitable for every investor.

The U.S. Securities and Exchange Commission (SEC) describes asset allocation as a personal decision shaped by time horizon and risk tolerance. Its educational material is general U.S. investor information, not individualized investment, legal or tax advice. Commodity products also have structures and risks that differ from ordinary stock and bond funds, so read current fund disclosures before investing.

1. Start with the goal, time horizon and risk capacity

Write down what the portfolio is meant to fund: a house deposit, education, a business reserve, retirement income or a general long-term objective. Record the approximate date when withdrawals may begin and whether the money will be needed all at once or in stages. The SEC defines a time horizon as the expected period for investing toward a goal. Its guidance explains that investors with longer horizons may be able to tolerate more volatile investments, while a shorter horizon generally calls for less volatility. See the SEC beginner guide to asset allocation, diversification and rebalancing.

Separate financial ability from emotional willingness

Risk tolerance has two parts. Ability is whether your finances can absorb a loss without derailing the goal; willingness is whether you can remain invested when prices fall. A person with a secure income and a distant retirement date may have greater ability to take risk, but may still be unwilling to see a large temporary decline. Another investor may be comfortable with market swings but need the money within a year, giving them little practical ability to wait for a recovery.

Consider emergency savings, job stability, debt payments, insurance, expected contributions and the consequences of selling after a decline. Treat this assessment as a framing tool, not a quiz that produces a supposedly correct allocation. Revisit it when the goal, income, liabilities or withdrawal date changes.

Turn the goal into a written constraint

  1. State the goal and the account or accounts that will hold the investments.
  2. Set the earliest likely withdrawal date and a later date at which the goal would no longer be useful.
  3. List cash that must remain available outside the portfolio for emergencies or near-term bills.
  4. Describe the largest temporary loss you could accept without abandoning the plan.
  5. Note tax rules and account restrictions that could affect selling or withdrawals.

2. Understand what stocks, bonds and commodities do

Asset classes behave differently, but none is a guaranteed hedge against every risk. Stocks represent ownership claims on companies and can provide long-term growth while fluctuating sharply. Bonds are debt claims whose prices and income are affected by interest rates, credit quality, maturity and inflation. Commodities are raw materials or resources such as energy, agricultural products and metals; access is usually through specialized securities rather than direct ownership.

Asset category Potential role Risks to examine Questions for implementation
Stocks Long-term growth and participation in company earnings Market, company, sector, country and currency concentration How broad are the holdings? What regions and sectors dominate?
Bonds Income and a potentially less volatile counterweight to stocks Interest-rate, credit, inflation, reinvestment and liquidity risk What are the maturities, credit grades and duration? Are holdings government, corporate or mixed?
Commodities Exposure to prices of physical resources and a possible diversifier Commodity-specific shocks, futures-roll effects, leverage, fees and tracking differences Does the product hold physical assets, futures, swaps or another instrument? How can its strategy change?
Cash or cash-like holdings Near-term spending, emergency reserves and a source for planned contributions Inflation reducing purchasing power and reinvestment risk Is the balance sufficient for the goal’s immediate needs?

The SEC lists stocks, bonds and cash as common categories and notes that some investors also use real estate, precious metals, other commodities or private equity. Alternatives carry category-specific risks and fees; they are not mandatory ingredients of a diversified portfolio. In particular, do not assume commodities automatically protect against inflation or market losses. The SEC’s overview of investment choices is available at Investor.gov’s investment-options guide.

3. Diversify both between and within asset classes

The SEC’s Investor.gov guide puts the principle plainly: “A diversified portfolio should be diversified at two levels: between asset categories and within asset categories.” Holding three asset classes does not, by itself, make a portfolio diversified.

Spread exposure within stocks

Check whether stock holdings cover multiple industries, company sizes and geographic markets. A fund named for a single sector, theme or country can remain concentrated even if it owns many securities. Several funds can also hold the same large companies, creating hidden overlap. Review each fund’s current top holdings, sector weights and regional exposure rather than counting fund tickers.

Spread exposure within bonds

Bond diversification involves more than owning several bond funds. Examine issuer type, credit quality, maturity dates, duration, currency and the proportion exposed to a single sector. A portfolio made entirely of long-maturity or lower-quality debt can react very differently from one containing shorter, higher-quality bonds.

Spread exposure within commodities

Commodity products may focus on one resource, such as oil or gold, or use a basket. Energy prices can be strongly affected by supply and storage conditions; agricultural prices are often sensitive to weather; metals are generally influenced by industrial demand and broader economic conditions. A basket may reduce reliance on one market, but it still has product-structure, fee and tracking risks.

Use an overlap check

  1. Download the latest holdings file or prospectus for each fund.
  2. List the largest positions and calculate how many vehicles contain them.
  3. Group holdings by sector, country, issuer and maturity where relevant.
  4. Look for a narrow fund that duplicates a broad fund rather than adding a genuinely different exposure.
  5. Check whether the combined concentration still fits the goal and risk limit.

A fund label is not proof of diversification. The SEC discusses this distinction and the need to inspect holdings in its asset-allocation and diversification guidance.

4. Understand how commodity exposure is delivered

Buying a commodity directly is often impractical for an individual investor. Commodity exchange-traded products (ETPs) and mutual funds may instead use futures, options, swaps, foreign exchange or combinations of these instruments, and some may be organized as commodity pools. Read the product’s current prospectus and other disclosures to determine exactly what it owns and how it operates.

Spot prices and futures returns are different

A futures contract has an expiration date and does not give the holder ownership of the underlying oil, wheat, copper or other commodity. A fund must generally close or “roll” an expiring contract and establish a later one. Consequently, its share value may diverge from the commodity’s spot price over time. The Commodity Futures Trading Commission (CFTC) advisory on commodity ETPs explains these structural differences.

Contango, backwardation and roll effects

When later-dated futures cost more than the contract being replaced, the fund may have to pay more to maintain similar exposure. This condition can create a negative roll effect that drags on returns even if the spot price is unchanged. When later contracts are cheaper, the roll effect can be favorable. The size and persistence of the effect depend on the market and the fund’s rolling method; it is not enough to compare a fund’s return with a spot-price chart.

Read the product’s risk and operating terms

  • Permitted instruments: futures, options, swaps, physical holdings or foreign exchange.
  • Strategy flexibility: circumstances under which the manager may change contracts, markets or collateral.
  • Leverage and collateral: whether derivatives can magnify gains and losses and how cash is invested.
  • Fees: management charges, trading spreads, brokerage costs and other operating expenses.
  • Liquidity and redemption: trading volume, creation and redemption mechanics, gates or other limits.
  • Tax treatment: account- and jurisdiction-specific consequences that may differ from ordinary stock or bond funds.

Commodity exposure can diversify a portfolio, but it is optional and not a guaranteed inflation or crash hedge. The investment case must be weighed against the product’s actual instruments and costs.

5. Set an allocation without pretending there is a universal percentage

The available SEC and CFTC investor education does not establish one optimal stock, bond and commodity mix for an unspecified reader. A responsible allocation is the result of constraints, not a template copied from a chart.

Build the mix in this order

  1. Protect near-term needs. Keep emergency and imminent spending money in appropriate liquid holdings rather than exposing it to a long-term market allocation.
  2. Choose the growth engine. Decide how much long-term purchasing-power growth the goal requires and whether stock volatility is acceptable.
  3. Add the stabilizing portion. Select bond types and maturities that match the period when withdrawals may begin and the risks you can bear.
  4. Evaluate optional diversifiers. Consider whether a commodity allocation adds a distinct exposure after fees, taxes, liquidity and tracking effects. Do not add it merely because a model portfolio includes it.
  5. Record boundaries. Write maximum acceptable concentrations, minimum liquidity, permitted instruments and a rebalancing trigger.

Use scenarios instead of a score. A long-horizon saver with stable income may tolerate more equity volatility than someone funding tuition next year. A retiree drawing regular income may prioritize liquidity and sequence-of-returns risk. Two people with the same horizon can therefore require different mixes because their ability and willingness to withstand losses differ.

Situation Questions that influence the mix Likely design emphasis
Goal is many years away and contributions are ongoing Can contributions continue during a market decline? Is income reliable? Growth capacity, broad diversification and a written tolerance for volatility
Withdrawals begin soon Which expenses must be paid regardless of market conditions? Liquidity, maturity matching and limiting forced sales
Large existing concentration Are employer shares, a single sector or one country already dominant? Reducing overlap before adding new exposures
Commodity exposure under consideration What problem is it solving, and does the chosen product actually address it? Small, deliberate exposure only if structure and costs are understood

6. Compare funds and ETPs on the same axes

When two products appear to fill the same role, compare them consistently rather than relying on the name or a recent return. Record the following in a worksheet:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison axis What to verify
Underlying exposure Holdings, sectors, countries, issuers, maturities and overlap with investments you already own
Structure Physical assets, securities, futures, options, swaps, foreign exchange or a commodity-pool structure
Strategy and risks Principal risks, leverage, concentration, currency exposure and how freely the manager can change positions
Total cost Expense ratio plus spreads, commissions, financing, roll costs and any account charges
Liquidity and access Trading volume, bid-ask spread, dealing times, creation/redemption rules and any restrictions
Tax consequences Potential treatment in your account type and jurisdiction; obtain professional advice where needed

Use the current prospectus, shareholder reports, fee table and risk disclosures. A lower stated expense ratio does not necessarily mean a lower total cost if trading, roll or tracking costs are material.

7. Implement the plan carefully

Choose the account before placing orders

Account type affects taxes, withdrawal rules and the practical cost of rebalancing. A taxable account may create gains or losses when you sell. A retirement or other tax-advantaged account may have different contribution and distribution restrictions. Because treatment varies by jurisdiction and personal circumstances, confirm the rules with the account provider or a qualified tax professional.

Use a staged implementation when appropriate

Document the target mix, approved investments and order sequence. If investing a large amount at once would cause you to abandon the plan after a short-term decline, a schedule of contributions can reduce the behavioral pressure—provided it does not leave the money idle longer than your plan allows. Automate contributions where the account supports it, and direct new money toward underweighted categories when that is consistent with your written rules.

8. Rebalance with a pre-committed rule

Market movements change portfolio weights: an asset that rises faster than the others can become a larger share than intended. Rebalancing means restoring the chosen mix, not chasing whichever asset performed best recently. The SEC describes both calendar reviews—such as every six or twelve months—and threshold reviews that act when a holding moves a preset percentage away from its target. See the SEC beginner guide for these approaches.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A practical rebalancing procedure

  1. At the scheduled review, calculate each holding’s current percentage of the portfolio.
  2. Compare those weights with the written targets and tolerance bands.
  3. Check whether new contributions can correct an underweight without selling.
  4. If sales are necessary, estimate transaction fees, bid-ask spreads and tax consequences first.
  5. Trade only enough to return to the permitted range, then record the decision and date.
  6. Review sooner after a major change in goal, horizon, income, debt or account rules.

Rebalancing is a risk-control process, not a prediction about the next market move. A frequent schedule can increase costs and taxes; a rule that is too loose can allow concentrations to become inconsistent with the goal.

9. Consider packaged approaches cautiously

A target-date fund is one possible packaged solution for someone saving toward a specified year. SEC guidance says these funds hold a mix of investments and generally change their allocation over time, typically becoming more conservative as the target date approaches. The date is not a guarantee of safety, a promised return or suitability.

Compare a target-date fund’s glide path, underlying holdings, stock and bond definitions, any commodity exposure, fees and account availability with your own circumstances. Two funds with the same target year can use different strategies, reach different risk levels at the target date and continue changing after it. Read the current prospectus and shareholder materials before deciding.

10. Diagnose common portfolio mistakes

“I own several funds, so I am diversified.”

Several funds may repeat the same companies, sectors or countries. Run the overlap check described earlier and examine the combined exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“The commodity fund rose with the commodity, so it must track it.”

Futures rolls, collateral income, fees and contract selection can make an ETP’s return differ from a spot-price move. Read its strategy and performance discussion rather than assuming a one-to-one relationship.

“I will rebalance whenever the news looks frightening.”

News-based decisions tend to turn a written risk plan into market timing. Use your calendar or threshold rule unless your personal circumstances have changed.

“A model allocation online gives me my answer.”

Illustrations cannot know your horizon, cash needs, liabilities, taxes or ability to tolerate losses. Use them to generate questions, not as individualized advice.

“The lowest fee is automatically best.”

Compare total costs and implementation. A low headline fee can coexist with wide spreads, expensive trading, high roll costs, limited liquidity or a structure that does not provide the exposure you expected.

11. A worked decision example

Suppose an investor is saving for a goal that is several years away, has a separate emergency reserve and makes regular contributions. The investor first documents how much volatility can be tolerated and identifies any existing employer stock or concentrated holdings. A broad stock exposure may provide growth, while a bond mix is selected with maturity and credit risks in mind. The investor then asks whether commodities solve a specific diversification problem and, if so, compares a broad basket with a single-commodity product by instruments, roll policy, fees and liquidity.

The investor writes target ranges rather than reacting to headlines, directs new contributions to an underweight when practical, and reviews the account on a stated schedule. If the goal moves closer, income becomes uncertain or the investor’s ability to absorb losses changes, the allocation is reconsidered before the next routine review. This example demonstrates the process; it does not supply percentages or a recommendation.

12. Final implementation checklist

  • Goal, withdrawal timing and liquidity needs are written down.
  • Ability and willingness to withstand losses have been considered separately.
  • Stocks, bonds and any commodities have clearly defined roles.
  • Holdings are diversified both across categories and inside each category.
  • Fund overlap, concentration, instruments, principal risks and strategy flexibility have been checked.
  • Commodity products have been examined for futures rolls, tracking differences, fees and redemption terms.
  • Account, transaction and potential tax effects have been reviewed.
  • A calendar or threshold rebalancing rule is documented.
  • Current prospectuses and disclosures are saved and will be revisited when circumstances change.
