Before buying an individual corporate bond, assess three things separately: whether the issuer can repay its debts, what this particular bond lets you claim if it cannot, and whether the bond’s price and liquidity suit your needs. A credit rating can help you screen and compare bonds, but it is not a repayment guarantee or a substitute for checking the issuer’s financial information and the bond’s legal terms. This guide focuses on U.S. corporate bonds; disclosure rules and legal rights can differ in other jurisdictions.
What default risk means—and what it does not tell you
Default risk is the possibility that the issuer will fail to pay interest or principal when due. A bond agreement can also treat certain breaches of its terms as defaults, even if the issuer has not missed a scheduled payment. The prospectus describes the offering and relevant issuer risks; the indenture is the contract governing the bond, including its covenants and the events that count as default.
Default risk is not the same as the chance of losing a particular amount of money. If an issuer defaults, the bond’s priority, collateral, guarantees, available assets, and legal circumstances can affect what holders recover. Nor is default risk the only investment risk: a bond can remain current on its payments while its market price falls or while it proves difficult to sell.

Start with the exact bond and borrower
Do not rely on the issuer’s name or a rating category alone. Confirm which legal entity owes the payments and whether another entity guarantees them. Then identify the bond’s maturity, coupon and payment terms, priority, collateral, and any other features that could affect your rights. Bonds from the same issuer can have different contractual protections and different places in line if the issuer fails.
- Issuer and guarantors: Identify the borrower named in the bond documents. Check whether a parent company, subsidiary, or other party has guaranteed the obligation, and what the documents say about that guarantee.
- Maturity and payments: Record when principal is due, the coupon, and the payment schedule. Consider whether the issuer faces large debt payments before this bond matures as well as at maturity.
- Priority and security: Determine whether the bond is secured, senior unsecured, or subordinated. These are not interchangeable labels: they describe different claims and may lead to different outcomes in insolvency.
- Offering and contract documents: Find the prospectus and indenture for the specific issue. A general issuer description or summary page may not include all the terms governing your bond.
Read the prospectus and indenture for different answers
What to look for in the prospectus
The prospectus describes the offering, the issuer’s financial condition, the proposed use of proceeds, bond terms, and significant risks. Read the sections that explain how the issuer’s business could be affected by its industry and other risks, then consider whether the proceeds are intended for a purpose that changes the issuer’s debt burden or financial position. The prospectus is an important source of disclosure, not a conclusion that the investment is suitable or that repayment is assured.
What to look for in the indenture
The indenture is the agreement that governs the bond. Review its payment obligations, priority, security, guarantees, covenants, and descriptions of events of default. A covenant may limit the issuer’s ability to take on additional debt or require it to meet specified financial conditions. A violation can itself constitute a default under the agreement, so do not equate “no missed coupon” with “no possible default.”

Pay attention to the exact wording and scope of a covenant. A restriction may apply only to certain types of debt, only to particular subsidiaries, or subject to exceptions described in the contract. If a term is unclear, the document’s defined terms and exceptions matter; a short marketing description may not settle how the provision works.

Assess whether the issuer can service its debt
Use current issuer financial statements and disclosures to examine liquidity, debt burden, cash generation, upcoming maturities, and the business and industry context. The SEC advises investors to review financial information and industry news alongside the prospectus rather than relying on a rating alone. There is no universal numeric cutoff established for these measures in the guidance here; compare the issuer with its own past results and evaluate changes in context rather than treating an invented threshold as a rule.
Liquidity and near-term obligations
Look at the issuer’s available liquidity alongside the payments it must make. Ask whether it appears able to meet upcoming interest and principal obligations, fund operations, and handle near-term maturities. A company can report assets or earnings and still face pressure if the resources it can use are not available when obligations fall due. Consider the timing of maturities rather than focusing only on the bond you are considering.
Debt burden and cash generation
Review the issuer’s total debt and its ability to generate cash to meet that debt. Consider whether cash generation is consistent across reporting periods or has weakened, and whether the business appears to depend on new borrowing or other financing to meet obligations. These are questions for comparing the issuer’s disclosures over time, not stand-alone formulas that produce a definitive default forecast.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsBusiness and industry conditions
Read the issuer’s discussion of its business and risks together with relevant industry news. A company’s ability to pay can be affected by the conditions in which it operates, so a financial snapshot should not be read in isolation. Pay attention to developments that could affect cash generation or financing needs, while distinguishing reported facts from assumptions about future performance.

Make the assessment from information current at the time you consider the purchase. Issuer disclosures, ratings, bond prices, and trading activity can change; a past filing or an old rating action may not reflect the present situation. The general investor guidance does not establish the current condition of any particular issuer or bond.
Use credit ratings as a screen, not a verdict
A credit rating expresses an agency’s relative view of credit risk and can help you compare issuers or bonds. It is not a guarantee that payments will be made, investment advice, or a complete measure of market and liquidity risks. Ratings and outlooks can change, and agencies may use different methodologies. A high rating therefore does not mean the possibility of default is zero.
When comparing ratings, note the agency, rating category, outlook, and date. Treat a rating without its date as incomplete context, and do not assume that categories from different agencies are perfectly interchangeable. The SEC cautions that historical rating performance can vary by sector, time, and geography, so comparisons across categories require care.
The SEC’s Office of Investor Education and Advocacy and Office of Credit Ratings states in its October 12, 2017 Investor Bulletin, “Updated Investor Bulletin: The ABCs of Credit Ratings”: “You should not base your investment decision solely on a credit rating or treat a credit rating as if it were investment advice.” Use a rating to prompt and organize further review, not to replace it.

Understand priority, collateral, and possible recovery
If an issuer defaults or enters bankruptcy, the bond’s terms help determine the holder’s place among claims. A secured bond is backed by specified collateral; an unsecured bond does not have that pledged asset; subordinated debt ranks behind senior claims. These differences can affect what a holder might recover, but they do not make recovery certain.
Do not infer a specific recovery amount from a seniority label alone. A bond-specific estimate would require details about the issuer, documents, assets, and legal context. The general guidance available here does not establish a recovery estimate for an unspecified security. Read the issue’s terms to identify its claim and protections, while recognizing that priority is only one part of a default outcome.
Separate credit quality from price and liquidity
A bond may have an acceptable credit profile and still be unattractive at the price offered. Ratings do not assess whether the purchase price is fair, and they do not tell you how easily you can sell. Review the offered price and yield in relation to the credit risk you believe you are taking, and consider whether you may need to exit before maturity.
Trading activity matters because a bond that is difficult to sell can constrain your choices or require accepting a less favorable price. Investor.gov points investors to FINRA’s Market Data Center for public bond price and trading-history information. Market data can inform a price and activity check, but it does not remove the need to assess the issuer or read the specific bond documents.

Treat a high yield as a reason to investigate
High-yield bonds carry greater estimated default risk. Their issuers may be highly leveraged, experiencing financial difficulty, or have a short or speculative operating history. The higher interest is compensation for greater estimated risk; it is not proof that repayment is secure.
Ask what the yield is compensating you for. Examine the issuer’s debt and cash generation, near-term maturities, bond priority and protections, and the price and trading conditions. Do not treat a high coupon or yield as evidence that the issuer can afford the payments. A bond’s income cannot be evaluated separately from the possibility of missed payments, loss, or difficulty selling.
Compare bonds on the same set of factors
When evaluating more than one bond, use comparable information and dates. Comparing a recent rating for one bond with an older rating for another, or a secured issue with a subordinated one, can obscure material differences.

| Factor | What to record and compare | Why it matters |
|---|---|---|
| Debt service and maturities | Issuer cash generation, liquidity, debt burden, and upcoming obligations, using current disclosures | Shows the context in which the issuer must make the bond’s payments |
| Rating information | Rating category, agency, outlook, and date | Provides a relative credit-risk signal, not a guarantee or a measure of price and liquidity |
| Claim and protections | Seniority, collateral, guarantees, and covenant protections in the bond documents | Different bonds can have different rights even when issued by the same company |
| Payment structure | Maturity, coupon, and payment terms | Clarifies when payments are due and which obligations overlap with the issuer’s other debt |
| Price and yield | Offered price and yield in relation to the credit risk being considered | Credit quality alone does not determine whether a bond is attractive at its current price |
| Trading activity | Available public price and trading-history information | Helps you consider how readily you may be able to sell before maturity |
Keep the limits of cross-bond comparisons in view. The SEC notes that rating performance can differ by sector, time, and geography; one category should not be treated as a universal forecast that applies equally to every issuer and market condition.
Quick Recap
A practical pre-purchase checklist
- Identify the security: Confirm the borrower, any guarantors, the bond’s maturity and payment terms, and whether it is secured, senior unsecured, or subordinated.
- Read the issue documents: Review the prospectus for the offering, issuer condition, use of proceeds, and risks; review the indenture for the actual contractual terms, covenants, and events of default.
- Review issuer information: Examine current financial statements and disclosures for liquidity, debt burden, cash generation, and upcoming maturities. Consider the issuer’s business and industry context as well.
- Check the rating in context: Record the agency, category, outlook, and date. Treat the rating as one input, not a repayment promise or complete risk assessment.
- Understand the claim: Identify the bond’s priority, collateral, guarantees, and covenant protections. Do not assume a specific recovery amount from those labels.
- Check price and exit conditions: Consider the offered price and yield separately from credit quality, and look at public trading-history information if you may need to sell early.
- Decide whether the evidence is sufficient: If you cannot establish who owes the money, what contract applies, or how the issuer’s disclosed finances bear on repayment, do not let a rating or yield fill those gaps.
Common mistakes that weaken a default-risk assessment
- Buying on a rating alone: A rating is a relative credit signal, not a guarantee, investment recommendation, or assessment of the bond’s price and liquidity.
- Reading only the prospectus summary: The indenture contains the governing contract, including covenants and events that may count as default.
- Assuming no missed payment means no default: Under the contract, a covenant violation may itself constitute default.
- Confusing issuer credit with bond-specific protection: Priority, collateral, guarantees, and covenants can differ between obligations from the same issuer.
- Treating yield as safety: Higher interest can reflect higher estimated default risk, not stronger repayment capacity.
- Ignoring exit risk: A bond can be current on payments yet hard to sell, and ratings do not assess the offered price or liquidity.
- Applying a made-up cutoff: The general guidance does not establish a universal ratio or threshold. Compare measures in context and across reporting periods instead.
