In a financial-statement audit, assess CEO misconduct as a potential source of material misstatement—not as a finding of legal guilt. The core question is whether pressure, opportunity to override controls, or an enabling ethical climate could cause the financial statements or disclosures to be materially wrong. Under PCAOB AS 2401, that assessment must drive specific procedures, skeptical evaluation of evidence, documentation, and timely communication to the audit committee when senior-management fraud is involved.

This guide applies to U.S. PCAOB financial-statement audits. Other jurisdictions, private-company engagements, reviews, and investigations may impose different requirements. Confirm the standards and effective dates applicable to the engagement period.

What the auditor is actually assessing

AS 2401 addresses fraud that could result in a material misstatement of the financial statements. An auditor is not deciding whether a chief executive officer committed a crime, breached employment duties, or violated every possible ethical rule. Those are legal, regulatory, or governance questions. The audit question is narrower and operational: could the CEO’s conduct, influence, or decisions cause an intentional material error or omission in an account, transaction, estimate, presentation, or disclosure?

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Intent can be difficult to establish. You do not need a confession or a final legal conclusion before addressing the risk. If circumstances indicate that the statements may be materially misstated, the audit response must address that possibility. Conversely, behavior that is troubling but has no plausible path to a material financial-reporting error belongs in the appropriate governance or legal process, not automatically in the fraud-risk conclusion.

Start with the possible misstatement

Before labeling conduct as a fraud risk, map the financial-reporting consequences. Identify the accounts, disclosures, transactions, and assertions that the CEO can affect directly or indirectly. Consider existence, completeness, accuracy, valuation, cutoff, rights and obligations, classification, and presentation.

Build a reporting-impact map

  • Accounts: revenue, reserves, goodwill, inventory, debt, expenses, tax accounts, share-based compensation, and other balances exposed to management judgment.
  • Transactions: acquisitions, disposals, financing, related-party arrangements, channel transactions, restructurings, and agreements signed near period end.
  • Disclosures: liquidity, covenants, contingencies, related parties, segment information, subsequent events, and non-GAAP measures.
  • Assertions: the specific way a balance or disclosure could be wrong, rather than a generic statement that “management is aggressive.”

Estimate potential materiality using the engagement’s established materiality framework. A CEO action may be significant because of its size, its effect on a key metric or covenant, its concealment of a loss, or its ability to change a reasonable user’s decision even when the amount is below a simple numerical threshold.

Use the fraud triangle, but do not treat it as a score

AS 2401 organizes common fraud conditions around pressure or incentive, opportunity, and attitudes or rationalizations. These are risk factors to assess in combination and context, not proof that fraud occurred. No cited standard provides a validated probability percentage or a CEO-misconduct score.

Risk dimension Questions about the CEO and reporting process Possible financial-statement effect
Pressure or incentive Are market expectations, debt covenants, a pending transaction, compensation targets, or a threatened role creating pressure to hit a number? Premature revenue, understated expenses, delayed impairments, optimistic forecasts, or omitted liabilities.
Opportunity Can the CEO approve entries, influence estimates, bypass review, control information flow, or direct related parties? Is board or audit-committee monitoring ineffective? Unapproved or post-close adjustments, unsupported valuations, unusual terms, side agreements, or incomplete disclosures.
Attitude or rationalization Does leadership normalize “temporary” departures from policy, dismiss controls, pressure auditors, or describe results as acceptable because the business “will catch up” later? Intentional misclassification, selective evidence, management bias, concealment, or a culture that allows repeated exceptions.

The presence of one factor does not establish fraud. A weak control may be harmless when independent oversight works, while a modest incentive can become serious when the CEO has unrestricted access and no effective challenge.

Conduct the engagement-team fraud discussion

Bring the engagement team together early and again when facts change. Include the partner, managers, specialists, and other members whose work could reveal pressure or override. Discuss how and where the financial statements could be materially misstated, how management could conceal it, and which evidence would be persuasive or difficult to obtain.

Questions the team should answer

  • Which accounts and disclosures are most susceptible to CEO influence?
  • What journal-entry, estimate, approval, or disclosure pathways can management bypass?
  • Where are controls dependent on a single executive or on information supplied by that executive?
  • What unusual transactions, related parties, or period-end events require corroboration outside management?
  • What contradictory evidence, whistleblower information, or unexplained changes would cause the team to expand testing?
  • Who will perform each response, what evidence will be retained, and when will unresolved matters be escalated?

Document participants, matters considered, conclusions, and changes to the assessment. A generic sentence that the team “discussed fraud” does not show how the CEO-related risk affected the audit.

Assess the CEO’s ability to override controls

Management override is central because the CEO may influence the people and systems designed to constrain management. Ask how the CEO can directly or indirectly affect entries, estimates, transaction terms, approvals, and disclosures. Trace a transaction from initiation through recording and reporting rather than relying only on the formal organization chart.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Map direct and indirect access

  • Can the CEO or a delegate post, approve, or request manual journal entries?
  • Can the CEO change chart-of-accounts mappings, reporting hierarchies, close calendars, or system access?
  • Can the CEO select assumptions, valuation methods, forecasts, or outside experts?
  • Can the CEO negotiate side letters, guarantees, repurchase rights, or other terms that accounting staff do not see?
  • Can the CEO remove reviewers, alter audit scope, control staffing, or discourage escalation?
  • Does the CEO receive exception reports and have the ability to suppress, delay, or reclassify exceptions?

Evaluate whether compensating controls operate in practice. Board approval on paper is not persuasive if directors receive incomplete information, meet after the reporting deadline, or routinely accept unexplained exceptions. Independent review is stronger when the reviewer has the competence, authority, time, and source evidence to challenge management.

Do not infer that ordinary controls eliminate override risk. As AS 2401 states, “Management override of controls can occur in unpredictable ways.” A company can have well-designed controls and still require specific override procedures.

Translate the assessment into audit procedures

The risk assessment is useful only when it changes the audit response. AS 2401 specifically identifies procedures addressing management override. Tailor their timing, populations, selection criteria, and level of corroboration to the entity’s reporting process and the risks identified.

1. Test journal entries and other adjustments

  1. Understand how entries are initiated, authorized, posted, and reviewed, including entries outside the normal close process.
  2. Obtain the complete population for relevant periods and systems, including manual entries, top-side consolidations, late entries, entries posted by privileged users, and entries that reverse shortly after period end.
  3. Define selection criteria linked to the assessed risk: unusual accounts, round-dollar amounts, unusual descriptions, entries near period end, entries affecting performance measures, entries posted by senior personnel, and entries with limited supporting documentation.
  4. Inspect source documents and trace significant entries to contracts, invoices, bank records, shipping data, board materials, or other independent evidence.
  5. Investigate unexplained changes, unsupported approvals, unusual preparers, split entries, and entries that improve a target metric without an evident business event.

Do not treat a system-generated report as conclusive merely because the system is considered controlled. Validate the completeness of the population and investigate entries that fall outside expected workflows. If anomalies remain, expand the population or perform additional procedures rather than accepting a verbal explanation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

2. Evaluate accounting estimates for management bias

Identify estimates where the CEO can select assumptions or influence the specialist: impairment, fair value, expected credit losses, reserves, warranty obligations, useful lives, percentage-of-completion measures, tax positions, and litigation or restructuring provisions. Examine whether assumptions are consistent with internal budgets, approved plans, external market data, subsequent results, and the company’s own operational evidence.

Look for directional bias across several estimates, selective use of favorable data, unexplained changes from prior periods, or assumptions that consistently move results toward a target. Consider whether the CEO influenced the estimation process, replaced a reviewer, limited access to contrary information, or rejected an independent estimate without a documented basis. A difference between an estimate and the eventual outcome is not by itself evidence of fraud; the concern is whether the assumptions were unreasonable or intentionally biased when made.

3. Examine significant unusual transactions

Understand the business rationale, economic substance, parties, terms, authorization, and accounting for significant unusual transactions, especially those near period end. Obtain and read the underlying agreements, including amendments, side letters, guarantees, repurchase rights, contingent payments, and termination clauses.

Corroborate the counterparty, delivery or performance, cash movement, and rights transferred. Compare the recorded treatment with the substance of the arrangement and with the company’s stated rationale. Related-party transactions, transactions with newly formed entities, transactions that lack a clear operating purpose, or transactions that reverse soon after the reporting date warrant heightened skepticism.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Challenge disclosures and non-GAAP presentations

Trace significant disclosures to the underlying accounting records and agreements. Consider whether the CEO’s public statements, investor materials, covenant communications, and board presentations are consistent with the audited financial statements. Inconsistencies may indicate omitted contingencies, selective classification, or pressure to present results more favorably. Test the completeness of related-party, liquidity, covenant, segment, and subsequent-event disclosures when the CEO has personal or strategic incentives tied to them.

Assess oversight and the control environment

Examine whether the board and audit committee can independently challenge the CEO. Relevant factors include financial expertise, private sessions with the auditor, access to complete information, frequency of meetings, follow-up on unresolved issues, and willingness to investigate complaints. Consider whether the CEO controls director selection, compensation, internal-audit reporting, or the flow of information to the committee.

Assess the tone at the top through observable actions rather than slogans. Review policy exceptions, responses to prior control deficiencies, treatment of employees who raise concerns, pressure on finance personnel, and decisions to change accounting policies or estimates. A code of conduct does not offset evidence that employees are punished for disagreeing with the CEO.

Integrated internal-control audits and smaller companies

In an integrated audit, evaluate whether controls address the identified fraud and override risks, while considering the company’s size and actual control design. PCAOB AS 2201 recognizes that controls addressing management override may differ at smaller companies. A small issuer may not have separate departments or formal segregation of duties, but it should have compensating controls appropriate to its circumstances, such as owner-independent review, board scrutiny, direct bank access by a reviewer, or documented review of unusual entries.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not import a large-company checklist without testing whether the control exists, is performed by a competent person, and can detect or prevent the identified misstatement. Conversely, do not excuse a missing control merely because the company is small; assess the resulting risk and design substantive procedures or other responses.

Use professional skepticism when evidence conflicts

Professional skepticism means a questioning mind and a critical assessment of audit evidence. Management explanations are evidence, but they are not self-authenticating. Seek corroboration from independent sources when the CEO has a personal incentive, when explanations change, or when documents were created after the fact.

Indicators that warrant expanded work

  • Documents that do not match system dates, shipping records, bank activity, or counterparty confirmations.
  • Multiple entries that improve the same metric, all posted by senior users or late in the close.
  • Refusal to provide contracts, customer lists, data extracts, or access to personnel.
  • Conflicting explanations from finance, operations, legal, and the CEO.
  • Pressure to remove a specialist, restrict sampling, shorten testing, or avoid an audit-committee discussion.
  • Whistleblower allegations supported by specific transactions, dates, accounts, or documents.

When these conditions arise, revisit materiality and risk at both the financial-statement and assertion levels. Add procedures, involve forensic, valuation, tax, information-technology, or legal specialists as appropriate, and document why the expanded work did or did not resolve the concern.

Compare risk profiles without inventing a numerical score

A consistent qualitative framework helps the team explain why one CEO-related situation demands more work than another. Compare the following dimensions and record the evidence supporting each conclusion.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison axis Lower-risk indications Higher-risk indications
Potential materiality and assertions No plausible material effect or isolated, clearly documented issue. Effect could change a key assertion, covenant, trend, or required disclosure.
CEO authority and access Restricted access, independent review, and tested exception reporting. Ability to initiate, approve, conceal, or reverse entries or terms.
Board and audit-committee oversight Independent challenge, private auditor sessions, and documented follow-up. CEO-controlled information flow, weak attendance, or ignored complaints.
Transaction characteristics Routine, well-supported transactions with an evident operating purpose. Complex, related-party, unusual, or period-end transactions with opaque terms.
Estimate subjectivity Observable inputs, stable methods, and outcomes consistent with prior evidence. Highly subjective assumptions repeatedly moving results toward targets.
Corroborating evidence Independent evidence agrees with management’s explanation. Missing, contradictory, late-created, or management-only evidence.

This framework is not a validated CEO-risk calculator. The cited PCAOB materials establish audit requirements and examples, not a statistically tested probability of misconduct.

Document the reasoning and results

Documentation should allow an experienced auditor with no previous connection to the engagement to understand what the team considered, what it concluded, and how the response addressed the risk.

Documentation area What to retain
Team discussion Participants, date, matters discussed, fraud scenarios considered, and conclusions.
Risk identification Financial-statement and assertion-level risks, affected accounts and disclosures, and the evidence supporting them.
CEO influence and override Access pathways, approval rights, control dependencies, oversight weaknesses, and compensating controls.
Planned response Journal-entry population and criteria, estimate procedures, unusual-transaction work, disclosure testing, specialists, timing, and who performed each step.
Results Items selected, evidence inspected, exceptions, explanations, corroboration, unresolved differences, and effect on the risk assessment.
Additional procedures Events that triggered expanded work, procedures performed, and why the final conclusion was reasonable.
Communications When and how matters were communicated to management, the audit committee, and other required parties.

Retain the rationale for professional judgments, not just the final answer. If the team concluded that a troubling CEO action did not create a material-misstatement risk, document the financial-reporting analysis that supports that conclusion.

Escalate and communicate senior-management fraud

If evidence indicates that fraud may exist, bring the matter to an appropriate level of management that is not involved in the suspected conduct. Do not route a CEO-related concern only through the CEO or another executive who may be implicated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fraud involving senior management, and fraud that causes a material misstatement, should be communicated directly to the audit committee in a timely manner and before the auditor’s report. The communication should describe the nature of the matter, affected accounts or disclosures, procedures performed, unresolved risks, control implications, and the auditor’s requested actions or follow-up. Coordinate with the engagement partner and applicable professional or legal advisers when confidentiality, privilege, regulatory reporting, or withdrawal questions arise.

Communication does not replace audit work. The team must still determine whether the financial statements require correction, whether controls are ineffective, whether additional procedures are necessary, and whether the auditor’s report is affected.

Common mistakes that weaken the assessment

  • Turning misconduct into a legal conclusion: describe the potential misstatement and audit response instead of declaring guilt.
  • Relying on the fraud triangle mechanically: assess factors together and tie them to accounts, assertions, and evidence.
  • Assuming controls prevent override: perform the specific override procedures required by the risk.
  • Testing only routine entries: include manual, top-side, late, reversing, and privileged-user entries when relevant.
  • Accepting management explanations without corroboration: obtain independent evidence and investigate contradictions.
  • Ignoring disclosures: CEO pressure can produce a material omission even when recorded balances are correct.
  • Using a large-company control model for a small issuer: evaluate actual design and compensating controls in the company’s circumstances.
  • Documenting conclusions without the path to them: show participants, procedures, evidence, exceptions, and escalation decisions.
  • Waiting until after the audit report to communicate: senior-management fraud matters require timely, direct audit-committee communication.

A practical field checklist

  1. Define the suspected conduct and the plausible material financial-statement effect.
  2. Map affected accounts, disclosures, transactions, and assertions.
  3. Document pressure or incentives, opportunities, and attitudes or rationalizations.
  4. Trace the CEO’s direct and indirect ability to influence entries, estimates, terms, approvals, and disclosures.
  5. Evaluate whether board, audit-committee, internal-audit, and management-review controls operate in practice.
  6. Design targeted journal-entry, estimate-bias, unusual-transaction, and disclosure procedures.
  7. Obtain independent corroboration and expand work when evidence conflicts or anomalies remain.
  8. Update the financial-statement and assertion-level risk assessments.
  9. Document the team discussion, procedures, results, additional work, and conclusions.
  10. Escalate suspected senior-management fraud to an appropriate management level and communicate directly to the audit committee timely and before the auditor’s report.
  11. Check the PCAOB standards and project status applicable to the engagement period before finalizing the work.

Standards can change

The PCAOB’s AS 2401 materials are the primary basis for the fraud procedures described here. The PCAOB’s standard-setting project information indicates that the Board is considering whether AS 2401 should be revised, while foundational risk-assessment standards also contain requirements for identifying and responding to fraud risks. Confirm the current text, effective dates, and any transitional provisions for the audit period rather than relying on an older checklist.

Broader organizational fraud-risk resources, such as the second edition of the Fraud Risk Management Guide announced by COSO and the Association of Certified Fraud Examiners, can help management design an enterprise program. They do not replace PCAOB audit standards or the auditor’s required procedures.
