Assess an IT company in three connected layers: determine whether its reported earnings turn into cash, establish exactly what its backlog or remaining performance obligations (RPO) include, and then apply a valuation measure whose denominator matches the company’s economics. A large order book is not guaranteed revenue, and a low earnings multiple is not automatically cheap. The useful conclusion comes from the relationship among revenue recognition, cash conversion, contract quality, timing, balance-sheet risk and price.

What a sound assessment must establish

Before calculating a multiple, answer five questions:

  • What does the company sell, and when does it recognize revenue?
  • Do net income and operating cash flow move together over several periods?
  • What does the company mean by “backlog,” “order book” or RPO?
  • How much contracted work is expected to become revenue within 12 months, and what conditions could prevent that conversion?
  • Does the valuation reflect the company’s growth, margins, recurring-revenue mix, leverage and risk?

The figures in a filing are useful only when their definitions and periods are aligned. A subscription vendor, a consulting firm and a government contractor can all report an “order book,” but the economic content may be very different.

1. Understand the business and revenue recognition first

Start with the company’s business description, segment note and revenue-recognition policy. Separate the revenue streams disclosed by the issuer rather than treating total sales as one homogeneous number.

Separate the revenue streams

  • Products and licenses: Revenue may be recognized when control transfers, subject to delivery, acceptance or other conditions.
  • Subscriptions and support: Revenue is commonly recognized over the service period, while cash may be collected up front or in installments.
  • Consulting and implementation: Recognition can occur over time as work is performed or at a point when a deliverable is accepted.
  • Managed services: Recurring service fees may create a more visible revenue base, but renewals, service levels and customer concentration still matter.
  • Projects and government work: Milestones, appropriations, options, modifications and customer acceptance can affect both timing and certainty.

Then identify the performance obligation, the recognition trigger and the payment terms for each material stream. Revenue recognized before the company has an unconditional right to bill can appear as a contract asset. Customer prepayments generally create a contract liability, often described as deferred or unearned revenue, until the company performs. Neither balance is inherently good or bad; the direction, size and explanation are what matter.

Point-in-time versus over-time recognition

Point-in-time recognition can make quarterly results lumpy when a large delivery or acceptance occurs near period-end. Over-time recognition can smooth reported revenue while cash collections follow a different schedule. Compare the policy with the cash-flow statement and working-capital note so that a strong quarter is not mistaken for a permanent change in demand.

Questions to record from the filing

  • Which products or services are growing fastest?
  • What proportion of revenue is recurring, renewable or usage-based?
  • Are contracts cancellable, refundable or subject to acceptance?
  • Are there material rights of return, service-level credits, rebates or variable consideration?
  • Does the issuer use practical expedients that exclude short contracts or other obligations from its RPO disclosure?

2. Test the quality and direction of earnings

Use at least three years of revenue, gross margin, operating margin and net income where the filing provides comparable figures. Look for the direction and consistency of the trend, not a single unusually strong or weak year.

Reconcile net income with operating cash flow

Net income includes non-cash expenses, accruals and revenue that may not yet have been collected. Operating cash flow starts with accounting earnings and adjusts for those items and for working-capital movements. A widening gap between net income and operating cash flow requires an explanation from the company’s disclosures.

Item What to examine Why it changes the interpretation
Accounts receivable Growth relative to revenue; days outstanding; aging and allowance Rapid receivable growth can indicate delayed collection or a change in customer mix.
Contract assets Whether performance precedes an unconditional billing right; period-over-period movement Revenue may be recognized before the related invoice can be issued.
Deferred or unearned revenue New billings, releases into revenue and renewal behavior Up-front collections can support cash flow before revenue is recognized.
Capital spending Purchases of equipment, internal-use software and capitalization policies Operating cash flow is not the same as free cash flow when recurring investment is substantial.
Debt and interest Maturities, floating rates, covenants and cash balances Leverage can make equity risk higher even when operating results look stable.

Subscription models can produce favorable cash timing when customers pay before service is delivered. The reverse can occur when the company performs work before billing or collection. Do not label either pattern as manipulation without reading the issuer’s reconciliation and accounting policies.

Check margins and their drivers

Gross margin shows the economics after direct delivery costs; operating margin also reflects sales, research, administration, stock compensation and other operating costs. Ask whether margin expansion comes from durable mix improvement, temporary cost control, capitalization or a one-time item. Compare margin changes with the revenue mix: a growing services business may have different margins from a software or support stream.

Use cash conversion measures carefully

A practical set of measures is:

  • Operating-cash-flow conversion: operating cash flow divided by net income, using the same period.
  • Free-cash-flow conversion: operating cash flow minus recurring capital spending, divided by net income or revenue, with the chosen definition stated.
  • Receivable intensity: receivables divided by revenue, tracked over time and interpreted with payment terms.
  • Deferred-revenue movement: the change in contract liabilities alongside billings and recognized revenue.

These are analytical ratios, not standardized ratings. State whether cash flow includes unusual tax payments, acquisitions, restructuring or other one-time movements.

3. Reconcile “backlog,” “order book” and RPO to their definitions

Never compare headline totals until you have copied the issuer’s definition and exclusions. “Backlog,” “order book” and “remaining performance obligations” are related terms, not interchangeable measures.

Backlog may include optional or unfunded work

Telos Corporation distinguishes total backlog from funded backlog. Its total can include future delivery orders and option renewals, while funded backlog refers to amounts funded by the procuring agency. Telos says it generally assumes option-year renewals will be exercised and cautions: “We also believe that it is difficult to predict future revenue solely based on analysis of backlog.” That government-contract framework does not automatically apply to a commercial IT vendor, but it demonstrates why funding status, options and renewal assumptions must be identified.

RPO is an accounting disclosure with exclusions

Under ASC 606, RPO generally represents contracted revenue that has not yet been recognized because the related performance obligations have not been satisfied. The disclosure can exclude contracts with an original duration of one year or less when the company uses the practical expedient. It can also be affected by variable consideration, cancellation rights, contract modifications and the way the issuer defines enforceable rights.

Gartner’s 2025 Form 10-K reported $6.4 billion of unsatisfied or partially unsatisfied obligations under contracts longer than one year as of December 31, 2025. The duration qualification is essential: the figure is not a measure of every future customer payment or every renewal.

Why issuer examples are not directly comparable

Rimini Street reported $652.9 million of RPO at year-end 2025, Fortinet reported $7.18 billion as of December 31, 2025, and Oracle reported $137.8 billion as of May 31, 2025. These amounts differ in company scale, contract duration, currency, product mix, recognition period and disclosure exclusions. Oracle also noted that seasonality, large contract bookings, foreign exchange and exclusions influence its reported balance. The figures illustrate disclosure practice, not sector benchmarks.

Issuer and filing Reported balance Stated date and qualification
Gartner, 2025 Form 10-K $6.4 billion December 31, 2025; unsatisfied or partially unsatisfied obligations under contracts longer than one year.
Rimini Street, 2025 Annual Report $652.9 million Year-end 2025 RPO; the disclosure is company-specific.
Fortinet, 2025 Form 10-K $7.18 billion December 31, 2025 RPO; compare only after aligning scope and period.
Oracle, 2025 Form 10-K $137.8 billion May 31, 2025 RPO; expected recognition schedule is affected by seasonality, large bookings, foreign exchange and exclusions.

4. Evaluate conversion, not just the order-book size

A point-in-time balance is not a forecast of revenue, collections or profit. The key question is how and when the reported obligations are expected to convert.

Build a conversion schedule

  1. Record the balance at the current reporting date and the prior comparable dates using the same definition.
  2. Extract the amount expected to be recognized within 12 months and the amount expected later, if the issuer provides that split.
  3. Compare additions, recognized revenue, cancellations, expirations and contract modifications where disclosed.
  4. Test the schedule against historical conversion. If a company repeatedly carries a large balance without recognizing the implied revenue, investigate the reason.
  5. Read assumptions about renewals, options, appropriations, customer acceptance and termination rights.

Assess contract quality

  • Firm versus conditional: Is work funded and authorized, or dependent on a future award or appropriation?
  • Customer rights: Can the customer terminate for convenience, reduce scope or defer delivery?
  • Concentration: Is a material share tied to one customer, contract or government agency?
  • Renewals and options: Does the total assume option years or renewals that are not yet exercised?
  • Economics: Are prices fixed, indexed, usage-based or subject to cost overruns and penalties?
  • Capacity: Can the company staff and deliver the work without depressing margins?

An order can be awarded yet delayed, changed or unprofitable. Backlog therefore supports visibility only after its enforceability, timing and expected margin are understood.

5. Frame valuation with an aligned denominator

There is no universal “right” multiple for an IT company. Select the measure that fits the business model, define it precisely and compare it with genuinely similar companies.

Choose enterprise value or equity value deliberately

Enterprise value generally reflects the value of operating assets before the effects of capital structure and is commonly compared with operating earnings or cash flow. Equity value is the value attributable to shareholders and can be compared with net income or earnings per share. Use the same date, share count convention, debt treatment, cash treatment and reporting period throughout the comparison.

Match the denominator to the economics

  • EV/operating earnings: useful when comparing businesses with different debt levels, provided operating earnings are consistently adjusted.
  • EV/operating cash flow: informative when cash conversion is central, but state whether unusual working-capital movements are included.
  • Price/earnings: intuitive for profitable companies, yet sensitive to leverage, tax rates and one-time items.
  • Revenue multiples: sometimes used for fast-growing or low-profit firms, but they require close attention to gross margin and the cost of acquiring revenue.

Do not mix a forward denominator with a trailing price without labeling the forecast period. Do not compare adjusted earnings from one issuer with statutory earnings from another unless the adjustments are reconciled.

Align peer characteristics

Comparison axis What to align Why it matters
Business mix Product, subscription/support, services, consulting and project work These streams have different duration, margins and payment patterns.
Earnings quality Revenue growth, margins, net income versus operating cash flow and working capital Tests whether reported earnings convert into cash.
Order-book definition Backlog versus RPO; funded versus unfunded work; options and cancellation rights Headline totals can represent different contractual scopes.
Timing and conversion Near-term recognition, historical realization, renewals and award assumptions A firm near-term obligation differs from a distant conditional balance.
Valuation basis Enterprise or equity value; earnings or cash-flow denominator; period and adjustments Inconsistent denominators make multiples misleading.
Risk and balance sheet Customer concentration, debt, liquidity, collection risk and contract exposure These factors affect durability and equity risk.

Use backlog as a valuation input, not a valuation shortcut

Backlog can improve revenue visibility, but it does not establish the margin, cash collection date or required investment. A company with a smaller, highly funded, near-term order book can be economically stronger than one with a larger balance dependent on options or distant delivery. Incorporate expected conversion into a forecast, then test the forecast against historical margins and cash conversion rather than capitalizing the headline backlog itself.

6. A repeatable workflow for a named company

  1. Collect the latest annual and quarterly filings. Use the most recent period, check subsequent events and note any change in accounting policy or segment presentation.
  2. Create a revenue map. List each material stream, its recognition pattern, renewal terms and payment timing.
  3. Build a three-year earnings and cash table. Include revenue, gross margin, operating margin, net income, operating cash flow, capital spending, receivables and deferred revenue.
  4. Copy the exact backlog or RPO definition. Record duration exclusions, options, funding, cancellation rights and variable consideration.
  5. Construct the timing bridge. Separate the next 12 months from later periods and reconcile additions with recognized revenue where possible.
  6. Identify concentration and balance-sheet risks. Read customer, geographic, debt, liquidity and contract-risk disclosures.
  7. Calculate valuation on a common date. Choose enterprise or equity value, define the earnings or cash-flow denominator and document every adjustment.
  8. Run downside cases. Reduce conversion, extend collection, compress margins or increase cancellations to see whether the valuation still depends on optimistic assumptions.
  9. Write the conclusion in probabilities, not certainties. State what is supported by contracts and cash history, what depends on management assumptions and what remains unknown.

7. Common mistakes and how to correct them

Treating net income as cash

Mistake: concluding that earnings are strong because profit rose. Correction: reconcile operating cash flow, receivables, contract assets, deferred revenue and capital spending over several periods.

Calling RPO guaranteed revenue

Mistake: assuming every reported obligation will be delivered on schedule and at current margins. Correction: inspect cancellation rights, timing, customer concentration, assumptions and the issuer’s historical conversion.

Using a universal IT multiple

Mistake: applying one sector multiple to every software, services or infrastructure company. Correction: align growth, margins, recurring mix, leverage, cash conversion, accounting definitions and risk before selecting peers.

Ignoring the reporting date

Mistake: combining a current share price with an old RPO balance or a different fiscal year. Correction: use a common valuation date and identify the fiscal period and currency for every input.

Bottom line

The strongest assessment connects three schedules: the income statement, the cash-flow and working-capital disclosures, and the contract-visibility schedule. Earnings become more credible when they convert to cash without unexplained receivable growth; an order book becomes more useful when its funding, enforceability and timing are clear; and valuation becomes more defensible when the multiple matches comparable economics. No backlog total or earnings multiple can replace that reconciliation.
