Assess a private placement as four linked questions: what security are you buying and at what economic price, how much ownership and voting power will be created, exactly how the cash will be used, and which approvals and legal conditions apply. A low headline price can be unattractive if the security has senior liquidation rights, warrants, conversion features or severe transfer restrictions. Conversely, a larger share issue may be acceptable when the cash is tied to credible milestones and the investor’s post-closing position is fully understood.
Start with the issuer’s documents, not a promotional summary. Request current financial statements, capitalization data, the complete term sheet and offering documents, a specific proceeds budget, and a transaction-specific approval analysis. Private placements can provide less information and less liquidity than registered offerings, so an issuer that will not answer material questions is a serious warning sign.
What a private placement is—and why the assessment is different
A private placement is a sale of securities without a full public registration process. The security may be common stock, preferred stock, a note, a bond, an LLC or partnership interest, or a package containing warrants or conversion rights. The legal meaning of “private placement” varies by country, issuer type, exemption, security and exchange. The analysis below uses U.S. Regulation D concepts and a Nasdaq-listed-company example; it is not a universal rule for every jurisdiction.
In a registered public offering, prescribed disclosures and regulatory review provide a baseline of information. Regulation D offerings do not receive all of those protections. An issuer may provide a private-placement memorandum, but it is not required, and offering materials generally are not reviewed by a regulator for completeness or balance. You must therefore obtain and test the information needed to understand the business, management, financial statements, competitors, claims and risks.

The U.S. Securities and Exchange Commission’s Office of Investor Education and Assistance states in its Private Placements under Regulation D – Updated Investor Bulletin (updated September 21, 2026): “If an issuer fails to adequately answer your questions, consider this a warning against making the investment.”
Begin with the security’s complete economic terms
Do not compare placements by price per share alone. First write down every right attached to the instrument and every circumstance that can create additional securities.
Identify what is being sold
- Common or preferred equity, including the number of votes per share.
- Debt, including principal, interest rate, maturity, security interests, covenants and default remedies.
- Convertible notes or preferred shares, including the conversion price, valuation cap, discount, mandatory-conversion triggers and reset provisions.
- Warrants, options or other rights to buy stock, including exercise price, term, cashless-exercise terms and adjustment clauses.
- LLC or partnership interests, including distribution waterfalls, capital-call obligations and transfer restrictions.
Compare rights before comparing prices
| Term | Questions to answer | Why it changes value |
|---|---|---|
| Seniority | Who is paid first in a sale, liquidation or insolvency? | A senior claim can be worth more than common equity at the same nominal price. |
| Liquidation preference | Is it participating, non-participating, capped or multiple of invested capital? | It determines how proceeds are divided before common holders receive anything. |
| Conversion | When can the holder convert, and is the conversion price fixed, discounted or subject to a cap or reset? | Conversion can create substantial future shares and alter control. |
| Anti-dilution | Does a broad-based or narrow-based adjustment apply after a down round? | Protection for one investor can shift dilution to other holders. |
| Warrants and options | How many potential shares exist, at what exercise price and for how long? | Out-of-the-money rights can still affect fully diluted ownership and future financing. |
| Transfer limits | When can the security be resold, and is an issuer opinion or registration needed? | A restricted security may be difficult to sell even if its stated value rises. |
How to assess whether the price is fair
Price fairness is difficult when private investors have limited information. The SEC specifically warns that an investor may lack the information needed to judge whether the requested price is fair. Treat a valuation as a set of assumptions to test, not as an established fact.

Request the evidence behind the price
- Obtain current financial information. Ask for recent balance sheets, income statements and cash-flow statements, plus notes and any subsequent-events update. Determine whether an independent CPA has audited or reviewed them and what opinion was issued.
- Reconcile the capitalization table. Match issued shares to the charter, prior financing documents, option grants, warrants, convertible instruments and promised equity. Ask for a fully diluted schedule rather than a basic share count.
- Test forecasts. Tie revenue, margin, hiring, capital-expenditure and cash-burn assumptions to historical results and signed contracts. Identify which assumptions are management estimates and which are supported by third-party evidence.
- Understand the valuation method. Ask whether management used comparable companies, precedent transactions, a discounted-cash-flow model, an asset approach or a negotiated price. Request the key inputs, sensitivity ranges and the date of the analysis.
- Adjust for security differences. A preferred share with a liquidation preference, a convertible note with a cap, and common stock are not economically equivalent even when the stated price per share is similar.
- Investigate related-party terms. Determine whether insiders, affiliates or major holders receive different pricing, side letters, fees, guarantees or repayment rights.
Public-company reference prices
For a listed issuer, record the market-price reference date and calculate any discount using the applicable exchange definition. Under Nasdaq Listing Rule 5635(d), “Minimum Price” uses the lower of the specified closing-price measure immediately before the binding agreement and the average closing price over the preceding five trading days. That is a rule-specific issuance test, not a valuation opinion, and it should not be applied to another exchange or a private company without a legal basis.
Compare the negotiated price with the relevant market reference only after adjusting for lockups, registration rights, seniority, convertibility, warrants and other differences. A discount may compensate for illiquidity or weaker rights; it may also signal that existing holders are transferring value to the new investor. The documents should explain which interpretation applies.
Measure dilution in shares, economics and control
Dilution is not one number. It includes the increase in the share count, the percentage ownership surrendered by existing holders, changes in voting power, and value transfers caused by preferences or conversion terms. A listing-rule threshold is a compliance test, not a complete measure of economic dilution.

Build a before-and-after capitalization table
| Line item | Before closing | At closing | Fully diluted maximum |
|---|---|---|---|
| Common shares outstanding | Enter the verified pre-transaction number | Pre-transaction number plus new shares | Add all shares issuable on conversion, exercise or reset |
| Votes outstanding | Include multiple-vote or non-voting classes | Add votes attached to new securities | Include votes after all realistically exercisable or convertible rights |
| New investor position | Zero or existing position | Shares and votes received at closing | Maximum shares and votes under the documents |
| Existing holder position | Shares and votes held | Same number, lower percentage | Percentage after all potential issuance |
Use these calculations:
- Post-closing shares = pre-transaction shares + shares issued at closing.
- Fully diluted shares = post-closing shares + maximum shares from conversion, exercise, reset or other contingent features.
- New investor ownership = investor’s shares ÷ applicable post-closing or fully diluted shares.
- Existing-holder dilution = 1 − (existing-holder shares after closing ÷ existing-holder shares before closing), measured for the holder or group being analyzed.
Illustrative calculation
Assume a company has 10 million common shares before a financing, issues 2 million common shares to a new investor, and has warrants for another 1 million shares. Immediately after closing there are 12 million shares, so the new investor owns 16.67% (2 million ÷ 12 million). On a fully diluted basis there are 13 million shares and the investor’s percentage is 15.38% if the warrants are held by someone else. Existing holders’ percentage falls from 100% to 76.92% on the fully diluted count. These figures are illustrative; the actual documents may allocate warrants, votes or conversion rights differently.
Look for control effects and aggregation
Identify board-designation rights, vetoes, protective provisions, consent rights, voting agreements and ownership concentrations. A transaction that leaves an investor below 20% economically may still give effective control through board rights or a dispersed shareholder base. Conversely, several financings may need to be considered together under an exchange rule or anti-evasion analysis. Ask counsel to review related transactions, insider or substantial-holder participation and any contingent issuance.
Understand the Nasdaq 20% approval example without overgeneralizing it
Nasdaq Listing Rule 5635(d) is a specific example for Nasdaq-listed companies. Before issuing securities in certain non-public transactions priced below Nasdaq’s Minimum Price, shareholder approval is required when the common stock issued or potentially issuable, alone or together with specified sales by an officer, director, substantial shareholder or related party, equals 20% or more of the pre-issuance common stock or voting power. The current rule text and Nasdaq staff interpretations control the result.

The 20% threshold is not a worldwide private-placement rule. It does not decide whether a private company, an issuer on another exchange or a transaction in another country needs a vote. Other Nasdaq provisions can matter, including change-of-control and equity-compensation rules, and exceptions may apply. Nasdaq also evaluates whether an offering is a “public offering” through a multi-factor analysis that considers the offering type, marketing, distribution, price and issuer control. Obtain a transaction-specific legal analysis when the issuer’s venue, charter, security terms or jurisdiction is material.
Audit the use of proceeds
A credible proceeds plan connects each dollar to a purpose, time period, responsible party and measurable result. The SEC asks investors to examine how the issuer plans to use the money raised. The Texas State Securities Board’s Securities Offerings guidance says: “The use of the funds to be received from the offering should be set forth with a high degree of specificity.”

| Required field | What to request |
|---|---|
| Amount or range | Gross proceeds, fees, net proceeds and allocation by category. |
| Timing | When funds will be spent and which expenditures are recurring or one-time. |
| Business purpose | Debt repayment, working capital, capital expenditure, product development, acquisition or another stated use. |
| Milestone | The operational or financial result expected from the spending. |
| Owner | The executive or department responsible for delivery. |
| Contingency | What changes if the raise is undersubscribed, delayed or more expensive than expected. |
Reconcile the story with the cash need
- Compare the proposed allocation with historical cash burn, accounts payable, debt maturities and committed capital expenditures.
- Separate growth spending from amounts that merely keep the company operating.
- Ask whether proceeds repay insiders or related parties, and on what terms.
- Check whether an acquisition price, earn-out or seller financing is still unknown.
- Model runway under base, downside and delayed-revenue cases.
- Require an explanation for any broad category such as “general corporate purposes” or “strategic opportunities.”
If management cannot state what happens when the raise is smaller than planned, the financing may not solve the stated problem. The contingency plan should identify which projects stop, which obligations remain payable and whether another financing would be required.

Map every approval and closing condition
There is no universal shareholder-vote rule for private placements. Build an issuer-specific checklist covering corporate authority, securities law, exchange rules and the investor’s eligibility.
- Board authorization: Confirm that the board approved the transaction, had a quorum, received adequate materials and authorized the officers signing the documents.
- Organizational limits: Review the charter, bylaws, shareholder agreements, investor-rights agreements and existing preferred-stock terms for pre-emptive rights, vetoes, consent thresholds or limits on authorized shares.
- Corporate-law requirements: Determine whether the issuer’s state or country of formation requires a shareholder vote, filing, fairness process or additional approval for the issuance.
- Exchange compliance: For a Nasdaq issuer, review Rule 5635 provisions on below-Minimum-Price issuances, change of control, equity compensation and related-party transactions. Check whether multiple transactions must be aggregated.
- Securities-law exemption: Confirm the exemption, investor-accreditation or sophistication requirements, resale restrictions, required legends and any state notice filings.
- Sector or regulatory consent: Banks, insurers, licensed operators, defense companies and regulated utilities may need approvals beyond ordinary corporate authorization.
- Closing conditions: List minimum proceeds, legal opinions, audited statements, delivery of certificates, no-material-adverse-change conditions and termination rights.
Regulation D filing is not approval
A Regulation D issuer must file Form D no later than 15 days after the first sale. The SEC states that Form D does not represent SEC approval or registration. Treat the filing as a notice obligation, not evidence that the agency reviewed the investment or endorsed the price, business plan or risk disclosures.
Evaluate disclosure, liquidity and downside risk
Private-placement securities can be restricted and difficult to resell, potentially for an indefinite period. Before investing, determine whether a registration statement, resale exemption, issuer consent, legal opinion or holding period is required. Ask who is likely to buy the security later and whether any market exists beyond the issuer’s promises.

Information and verification checklist
- Legal name, jurisdiction, subsidiaries and ownership structure.
- Management biographies, compensation, conflicts and prior insolvencies or litigation disclosed in the materials.
- Independent financial-statement status and reconciliation to tax, debt and bank information where available.
- Material contracts, intellectual-property ownership, customer concentration and competitor claims.
- All material risks, including dependence on one product, supplier, customer, license or financing source.
- Rights on default, liquidation, merger, sale of the company and failure to meet milestones.
Model a total-loss scenario and decide whether you can hold the security without access to the money for an indefinite period. Do not rely on a promised listing, buyback or future financing unless the obligation is documented and enforceable.
Quick Recap
A practical decision workflow
- Collect documents. Obtain the term sheet, purchase agreement, charter amendments, capitalization table, financial statements, risk factors, proceeds budget and board or shareholder materials.
- Normalize the terms. Convert every security into a schedule of shares, votes, cash claims, preferences and potential future issuance.
- Test price assumptions. Reperform the valuation inputs, compare the instrument with genuinely equivalent securities and document the market-price reference date where relevant.
- Calculate outcomes. Prepare basic and fully diluted capitalization tables, ownership percentages, voting power and control rights under base and conversion scenarios.
- Trace the cash. Tie each proceeds category to a milestone, timeline and contingency plan; reconcile it to cash burn and debt.
- Confirm approvals. Obtain written confirmation of board authority, organizational consents, exemption conditions and exchange analysis.
- Stress-test liquidity. Assume no resale market, delayed milestones and a complete loss. Check whether the investment still fits your risk tolerance.
- Escalate unanswered questions. Use securities counsel for issuer-specific legal and approval issues and an independent CPA or accounting firm for financial-statement and proceeds diligence. Do not close while material questions remain unanswered.
Common assessment errors
- Looking only at the discount: A discount to a public share price says little about liquidation preferences, warrants, conversion caps or resale restrictions.
- Using basic shares only: Ignoring options, warrants and convertibles understates dilution and may miss a control change.
- Treating 20% as a safe harbor: Nasdaq’s threshold applies only to specified Nasdaq transactions and does not replace a full legal analysis.
- Accepting vague proceeds language: “Working capital” without amounts, timing and milestones is not a usable operating plan.
- Confusing a filing with endorsement: Form D records a Regulation D notice; it is not SEC approval.
- Assuming a memorandum is balanced: Private offering documents may omit information or present risks selectively. Verify material claims independently.
- Underestimating illiquidity: A security can be legally transferable yet practically impossible to sell at a reasonable price.
