To assess a fundraising, look past the headline amount. Identify exactly what the company is issuing, calculate the fully diluted share count after the transaction, compare the new security’s price and rights with existing shares, and examine how the proceeds will be used. Only then can you separate a reduction in percentage ownership from an actual loss—or potential increase—in economic value.

This US-focused guide gives you a document-based process for evaluating dilution, control, liquidity and financing risk. It does not provide a buy, sell or participation recommendation; a specific conclusion requires the issuer’s current cap table, offering documents, charter, agreements and applicable law.

Why a larger share count does not automatically mean a worse investment

Fundraising commonly adds securities to a company’s capital structure. If you own 100,000 shares and the company issues more shares, your percentage of the company usually falls unless you buy enough of the new issue to maintain it. That is percentage ownership dilution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Economic value is a separate question. A financing can reduce your ownership percentage while increasing the company’s total value if the capital funds profitable growth, removes an expensive liability or materially improves its prospects. Conversely, a round can destroy value if it is priced below fair value, carries superior rights for new investors, funds continuing losses without a credible plan or signals severe financial distress. The issue price, security terms, execution risk and resulting company value all matter.

The US Securities and Exchange Commission’s later-stage financing guidance frames the inquiry directly: “Which existing owners will have their interests diluted?” It also asks: “Do you have agreements with current investors that will affect future terms, such as anti-dilution provisions?” Treat those as starting questions, not as a substitute for reading the transaction documents.

1. Identify what is being sold and who receives the money

First determine whether the transaction creates new securities for the company, transfers existing securities from current holders, or combines both. A primary issuance normally sends proceeds to the issuer. A secondary sale generally gives cash to the selling shareholder instead and does not raise an equivalent amount of new capital for the company.

Transaction component Who receives proceeds Possible effect on existing holders
New common shares Company Usually increases the share count and can reduce each existing holder’s percentage and voting power.
Preferred shares Company May add conversion dilution and give the new class liquidation, dividend, voting or board rights senior to common shares.
Debt Company Does not immediately increase shares, but adds repayment obligations, interest expense and possible conversion or covenant risk.
Convertible note or other convertible security Company Defers the final share count; conversion price, discount, valuation cap and accrued interest determine later dilution.
Warrants or options issued with financing Company or financing participants Creates additional potential shares when exercised, often at a fixed strike price.
Secondary sale by an existing holder Existing seller Usually changes who owns the shares, not the total share count; it can still alter control and market liquidity.

Do not infer the legal structure from labels such as “Series A,” “bridge round” or “private round.” Confirm the security, purchaser, seller and use of proceeds in the purchase agreement, term sheet, prospectus, private-placement memorandum, current report or other issuer filing.

2. Calculate the ownership effect on a fully diluted basis

A basic calculation uses the post-transaction fully diluted share count:

Post-transaction fully diluted shares = existing shares + newly issued shares + shares issuable on conversion or exercise

Your resulting ownership is:

Post-transaction ownership percentage = your shares ÷ post-transaction fully diluted shares

Illustrative calculation

Assume, solely as an example, that you own 100,000 common shares out of 1,000,000 fully diluted shares, or 10%. A financing adds 250,000 preferred shares that are convertible one-for-one into common stock and expands the option pool by 50,000 shares. The fully diluted total becomes 1,300,000 shares. Your percentage becomes 100,000 ÷ 1,300,000, or approximately 7.69%.

Your relative ownership dilution is about 23.1%: 1 − (7.69% ÷ 10%). That calculation says nothing by itself about the dollar value of your stake. If the financing supplies capital that increases the company’s value by more than the dilution effect, your stake could be worth more; if the money merely postpones failure, it could be worth less.

When the number cannot be calculated yet

Do not publish or rely on a precise dilution percentage when the documents omit a conversion price, valuation cap, discount, option-pool treatment or other material assumption. Present a range or scenario analysis instead, and state exactly which assumptions drive it. A headline such as “$20 million raised” is insufficient because the same amount can represent very different numbers of shares at different prices and terms.

3. Compare price, valuation and rights—not just the amount raised

Read the term sheet and governing documents for the rights attached to the new securities. Two financings with the same stated valuation can have very different consequences if one gives investors senior preferences or stronger control.

Term to inspect Questions to answer Why it matters to existing holders
Price and valuation What is the price per share or conversion price? Is the valuation pre-money or post-money? Are discounts or valuation caps used? Determines how many shares the company must issue and whether new investors receive a favorable entry price.
Voting rights Does the new class vote with common holders, separately or on an as-converted basis? Can change election outcomes and approval thresholds even before conversion.
Board and consent rights Can investors appoint directors or veto specified actions? May transfer practical control over budgets, acquisitions, future financings or executive changes.
Liquidation preference Who is paid first on a sale or liquidation, and is the preference participating or non-participating? Determines how exit proceeds are divided before common holders receive anything.
Dividends and seniority Are dividends cumulative? Does the security rank ahead of existing preferred or common stock? Can divert cash or exit value to the new class.
Conversion and redemption When can conversion occur? Is it automatic at an IPO or optional? Can investors demand redemption? Changes the eventual share count and the company’s cash obligations.
Anti-dilution protection Is there broad-based or narrow-based weighted-average protection, or a full-ratchet adjustment? Can shift the burden of a later down round toward earlier holders and increase future dilution.
Participation or pre-emption May existing holders buy enough securities to maintain their percentage? Determines whether you have a contractual opportunity to offset dilution.

Existing agreements may contain information rights, pro-rata rights, rights of first refusal, co-sale rights or protective provisions. Their enforceability depends on the contract, the company’s charter and bylaws, the security class and applicable state or non-US law. Do not assume that a right available in one financing applies to every shareholder.

4. Evaluate what the company plans to do with the capital

Read the stated use of proceeds and connect each major allocation to an operational milestone. Typical categories include product development, hiring, sales expansion, acquisitions, debt repayment, working capital and regulatory or infrastructure costs. Then ask:

  • How many months of runway does the round provide under the company’s current burn rate?
  • Which measurable milestones should the funds achieve before another financing is needed?
  • Will the money fund activities that can generate revenue or reduce costs, or primarily cover recurring losses?
  • Does debt repayment remove a near-term default risk, or does it simply delay a larger capital need?
  • Are assumptions about demand, margins, hiring or regulatory approval supported by current filings and management disclosures?

The financing documents establish what management says it intends to do, not whether that plan will succeed. For a company-specific assessment, compare the stated plan with audited financial statements, risk factors, subsequent current reports and any updates after closing. Avoid treating a management forecast as a guaranteed return.

5. Check whether existing holders can participate and whether they can sell

Find out whether the offering is open to existing shareholders, whether participation is contractual or discretionary, and whether allocations can be reduced. Also determine whether current owners are selling shares in the same transaction. A primary issue can dilute you; a secondary sale may not change the share count but can alter control, insider ownership and the market’s interpretation of the transaction.

Liquidity is a separate risk. Investor.gov states: “Unlike an investment purchased on a stock exchange, an investment in a private placement is highly illiquid.” Private-placement securities may be restricted, have limited disclosure and be difficult to resell; a holder may need to keep them indefinitely. Review transfer legends, lock-ups, company-approval requirements, registration rights and any applicable holding period before assuming an exit is available.

6. Identify the offering pathway and disclosure record

Under US federal securities law, an offering generally must be registered or qualify for an exemption. Confirm the pathway in issuer materials rather than relying on informal descriptions.

Pathway Capital and selling mechanics General characteristics described by the SEC
Traditional IPO New shares can raise capital for the company; existing holders may also sell registered shares. Provides a public trading market but can involve high costs and a longer process.
SPAC transaction Can combine SPAC cash, a merger and private financing. May create sponsor, warrant and private-financing dilution and can involve high transaction costs.
Direct listing Usually allows existing shareholders to sell directly; it typically does not raise new funds for the company. Can face trading-volume and price-discovery challenges.
Rule 504 or other Regulation D offering Exempt offering subject to the applicable rule’s conditions and limits. Disclosure and resale conditions differ from a registered offering.
Regulation Crowdfunding Capital is raised through a regulated crowdfunding intermediary. Investor eligibility, disclosure and investment limits apply.
Regulation A Tier 1 and Tier 2 provide different exemption frameworks. Offering limits and ongoing requirements differ by tier.

SEC SmallBiz Essentials, dated March 25, 2025, says a Form D is generally due within 15 days after the first sale in a Rule 506 offering. The same material describes Rule 506(b) as permitting up to 35 non-accredited investors in a 90-calendar-day period, subject to additional requirements. It also describes Regulation Crowdfunding investment-limit formulas tied to income and net worth; a page reference to $124,000 annual income or net worth is not a universal personal limit. Do not treat filing an exemption notice as SEC approval of the investment.

7. Compare alternative financing routes on the same axes

If management presents several possible structures, use a side-by-side comparison rather than choosing based on the largest headline amount.

Decision axis What to compare
Capital delivered Net cash the company receives after fees, versus proceeds that go only to selling shareholders.
Ownership dilution New shares, conversion rights, warrants, options, sponsor securities and any expanded equity plan.
Control Voting power, board seats, veto rights and approval thresholds before and after conversion.
Economic priority Liquidation preferences, dividends, redemption rights and seniority relative to existing classes.
Disclosure Audited financials, risk factors, ongoing reporting and the information available to a purchaser.
Resale and trading Registration, lock-ups, transfer restrictions, public-market volume and likely buyer access.
Execution burden Expected timetable, legal and underwriting costs, regulatory conditions and probability of closing.
Future financing risk Whether covenants, anti-dilution terms or redemption obligations could make the next round harder.

The SEC’s descriptions are general. A particular IPO, SPAC transaction, direct listing or exempt offering can differ materially from the typical characteristics in the table; rely on that issuer’s documents for the actual terms.

8. Build a document checklist before reaching a conclusion

  1. Obtain the latest capitalization table, including options, warrants, convertibles and reserved employee shares.
  2. Read the term sheet, purchase agreement, certificate of designation and any note or warrant instrument.
  3. Confirm the pre-money or post-money definition, price, conversion mechanics and all discounts or caps.
  4. Map voting, board, consent, liquidation, dividend, redemption and anti-dilution provisions by security class.
  5. Locate existing investor agreements and determine which holders have pro-rata, information or protective rights.
  6. Read the stated use of proceeds and compare it with cash, debt, burn rate and operating milestones.
  7. Identify the federal offering exemption or registration statement, required filings and ongoing reporting obligations.
  8. Check transfer restrictions, lock-ups, registration rights and any route to a secondary sale.
  9. Run at least three scenarios: no conversion or exercise, expected conversion or exercise, and a later down round.
  10. Record every assumption in your calculation so another reader can reproduce it.

Common mistakes and how to correct them

Using the fundraising amount as a dilution estimate

Problem: Dollars raised do not reveal the number of shares issued. Correction: obtain the price, valuation definition and conversion terms, then calculate the post-money fully diluted count.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Counting only shares outstanding

Problem: Options, warrants and convertibles can create substantial additional shares. Correction: model every security that can be converted or exercised and include any option-pool expansion.

Assuming every share has identical rights

Problem: Preferred or newly created classes may rank ahead of common stock or control board decisions. Correction: compare the charter, certificate of designation and investor agreements line by line.

Calling dilution a guaranteed loss

Problem: A lower percentage can coexist with a higher company value. Correction: analyze proceeds, milestones, execution risk and the distribution waterfall separately from ownership percentage.

Assuming a private security can be sold quickly

Problem: Restricted securities may have no ready market. Correction: verify transfer restrictions, registration rights and realistic buyer access before assigning liquidity value.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Treating an exemption as a quality endorsement

Problem: A lawful exemption does not validate management forecasts or protect against loss. Correction: use the exemption to understand disclosure and resale rules, then perform separate business and financial analysis.

What this method cannot establish without company-specific records

Federal guidance alone cannot determine a particular holder’s pre-emptive rights, voting rights, class protections, remedies, participation eligibility or resale ability. Those answers depend on the issuer’s charter, bylaws, contracts, security documents, state law and, where relevant, non-US law. The reviewed regulatory materials also do not provide a general statistic for how much fundraising typically dilutes shareholders or how often it increases shareholder value. Any company-specific conclusion should therefore identify the exact filing, date and assumption supporting it.

Use this framework to turn a financing announcement into a reproducible analysis: establish the transaction mechanics, calculate the fully diluted ownership change, price the rights as well as the shares, test the use of proceeds, and verify disclosure and liquidity before deciding what the round means for an existing holder.
