The IRS can reallocate income, deductions, credits, or allowances among commonly controlled companies under Section 482 of the Internal Revenue Code. For a transfer of goods, services, or intangible property, the central question is whether the result is consistent with what unrelated parties would have agreed to under comparable circumstances. There is no universal IRS markup or automatic percentage: the result depends on the transaction, the parties’ activities and risks, the available comparables, and the reliability of the method used.

What Section 482 lets the IRS do

Related companies may set prices for transactions between themselves, but those prices affect how income and expenses are reported by each company. If the allocation of income, deductions, credits, or allowances between commonly controlled taxpayers does not clearly reflect income or risks tax evasion, Section 482 gives the IRS authority to make an allocation among them. For intercompany transfers of goods, services, or intangibles, the governing arm’s-length standard generally looks to the result uncontrolled taxpayers would have reached in the same transaction under the same circumstances.

That standard is a comparison principle, not a single price list. It asks whether the related parties’ reported outcome is supportable by reference to economically comparable dealings between independent parties. The answer depends on what the parties actually do, what they contribute, which risks they assume, and how those facts compare with the uncontrolled transactions or businesses used to test the price.

Section 482 does not mean every difference between a related-party price and a market quote automatically produces an adjustment. A quote may not involve the same product, contractual rights, functions, risks, economic conditions, or services. The analysis has to connect the controlled transaction to relevant evidence and explain why the chosen evidence and method provide a reliable measure of an arm’s-length result.

How the IRS analyzes a controlled transaction

The analysis is fact-intensive. IRS materials describe a sequence that begins with understanding the controlled transaction and the parties’ economic roles, then evaluates methods and comparables, and finally considers whether differences require adjustments. A comparability analysis supports the method; it is not itself a pricing method and does not, by itself, establish the arm’s-length result.

1. Identify the transaction and what the parties actually do

Start by describing the transaction precisely: for example, which company sells or distributes goods, provides a service, or transfers an intangible, and what the other company receives in return. Then examine the parties’ functions performed, resources employed, and risks assumed. The contracts matter, but the analysis should also reflect the parties’ actual economic conduct and the transaction’s substance.

This step keeps the comparison focused. A related distributor that performs substantial commercial functions and bears meaningful risks may not be comparable to one with a limited role and a different allocation of risk. Likewise, a service arrangement and an intangible-property transfer raise different comparability questions. The relevant facts should be established before selecting a pricing method rather than forcing the transaction into a familiar method first.

2. Evaluate the five general comparability factors

The IRS examination manual identifies five general factors for comparing controlled and uncontrolled dealings. Their relative importance varies with the method being considered; some analyses depend heavily on product similarity, while others place greater emphasis on functional comparability.

  • Functions performed: What activities does each party undertake?
  • Contractual terms: What rights, responsibilities, and obligations do the agreements assign?
  • Risks assumed: Which party bears relevant risks, and how are they allocated?
  • Economic conditions: Do the circumstances in which the parties operate materially differ?
  • Property or services: How closely do the goods, intangibles, or services being compared match?

No single factor automatically decides the outcome. The question is whether differences between the controlled transaction and the proposed uncontrolled comparison matter to the method and, if so, whether they can be addressed reliably.

3. Choose the method that best fits the facts

The IRS describes the best-method standard as selecting the method that, under the facts and circumstances, most reliably measures an arm’s-length result. A method should not be chosen merely because it is customary, easy to calculate, or used in another transaction. The taxpayer should explain why the selected method fits this transaction and why other specified methods were rejected.

That explanation should identify the method and relevant financial indicator, describe the data used, and show how the method relates to the parties’ functions, contractual terms, risks, economic conditions, and property or services. If the evidence for one method is more reliable than evidence available for alternatives, the file should make that reasoning visible rather than simply naming the preferred method.

The IRS materials summarized here do not specify a universal method or prescribe one method for every kind of transaction. Nor do they establish a fixed margin or uplift for related-company dealings. The method and any resulting adjustment depend on the particular facts, the available comparable information, and how reliably that information can be applied.

4. Assess comparables and explain adjustments

When uncontrolled companies or transactions differ materially from the controlled arrangement, the analysis should identify the differences and explain whether an adjustment is appropriate. It should also show how an adjustment was quantified and why the resulting comparison is more reliable. An adjustment without a supported explanation can obscure rather than resolve a comparability problem.

Consider an intercompany distributor agreement that permits unsold inventory to be returned to the related supplier. That term can shift inventory risk to the supplier. If the taxpayer adjusts comparable companies or transactions because their risk allocation differs, IRS guidance says the documentation should explain how the risk difference was quantified and how the adjustment was computed. Merely stating that the distributor has a different risk profile does not show that a numerical adjustment is reliable.

Comparable selection also needs a reasoned account. A file should explain what was searched for, why the selected uncontrolled transactions or companies are suitable, and which material differences remain. A bare assertion that no comparable uncontrolled price exists is not useful documentation without an explanation of the analysis supporting that conclusion.

What a defensible transfer-pricing file should contain

A useful file lets a reviewer trace the path from the group’s operating arrangement to the reported intercompany price. It should connect the business facts, method choice, comparable evidence, and any adjustments rather than presenting a number without its reasoning.

  • Group and transaction description: Explain the operating structure and identify the controlled transactions and intercompany prices at issue.
  • Party profiles: Describe each party’s functions, resources, and risks, including how the actual conduct relates to contractual allocations.
  • Contractual terms: Identify the rights and responsibilities relevant to the transaction and the comparison.
  • Method rationale: State the selected method and financial indicator, explain why they fit the facts, and address why other specified methods were not selected.
  • Comparable analysis: Explain how comparables were selected, what differences were identified, and why the evidence is sufficiently reliable.
  • Adjustment support: Show why each adjustment is appropriate, how it was calculated, and how it improves comparability.
  • Calculations and records: Preserve the data and computations needed to follow the analysis from source information to the reported result.

The point is not to accumulate paperwork for its own sake. The documentation should make the analytical choices reproducible: a reviewer should be able to see what facts were considered, how the method follows from those facts, and how the resulting price or allocation was reached.

The IRS documentation FAQ says documentation should be provided within 30 days of an IRS request in connection with examination of the relevant taxable year. Taxpayers should confirm the current requirements and how they apply to their facts with a qualified tax professional; the timing point should not be treated as a substitute for checking current law and applicable procedures.

What happens when the IRS considers an adjustment

In an examination, the analysis may focus on whether the taxpayer accurately described the controlled transaction, whether the selected method is the most reliable for those facts, and whether comparables and adjustments are adequately supported. A weakness at any step can affect the result: for example, an agreement may allocate risk one way while the parties’ conduct indicates another, or a comparable may differ on a material factor that the analysis does not address.

The practical issue is whether the taxpayer’s evidence supports the reported result under the arm’s-length standard. If the IRS concludes that an allocation does not clearly reflect income, Section 482 provides authority to reallocate among commonly controlled taxpayers. The adjustment is tied to the transaction and analysis; it is not a routine application of the same percentage to all related companies.

The IRS Internal Revenue Manual provides examination guidance, while the Internal Revenue Code and Treasury regulations establish the governing legal framework. That distinction matters: examination materials can help explain how IRS personnel approach a review, but the controlling legal rules are the statute and regulations.

Options for prospective certainty or cross-border disputes

Taxpayers seeking more certainty or facing a cross-border disagreement may have procedural routes beyond defending a price in an examination. These processes address different situations and have their own requirements; they are not automatic approvals or substitutes for a supportable analysis.

Advance pricing agreements

An advance pricing agreement (APA) is a prospective process for agreeing with the IRS on specified transfer-pricing issues and methods. It can provide a framework for covered transactions going forward, within the scope of the agreement. The IRS’s Advance Pricing and Mutual Agreement program (APMA) handles APA matters. Whether an APA is suitable depends on the issues to be covered and the taxpayer’s circumstances.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Competent-authority matters

APMA also handles competent-authority work under U.S. tax treaties, including matters involving actual or potential cross-border transfer-pricing disputes. A taxpayer confronting a dispute involving more than one taxing jurisdiction may need to evaluate this route separately from a prospective APA. Treaty procedures and eligibility are fact-specific, so the existence of a potential dispute does not by itself establish what relief is available.

A practical way to evaluate a proposed price or adjustment

For a taxpayer, reviewer, or business team trying to understand a transfer-pricing position, the most useful questions follow the logic of the analysis rather than starting with a target margin:

  1. What is the controlled transaction? Define the goods, services, or intangibles and the parties involved.
  2. What do the parties actually contribute and bear? Map functions, resources, contractual rights, and risks to each party.
  3. What method best measures an arm’s-length outcome here? Evaluate method reliability for these facts and explain why alternatives are less reliable.
  4. How sound are the uncontrolled comparisons? Assess product or service, functional, contractual, risk, and economic differences according to their relevance to the method.
  5. Can material differences be adjusted reliably? Support both the rationale and calculation; if an adjustment cannot be quantified credibly, explain how that affects the reliability of the comparison.
  6. Can another person reproduce the conclusion? Make the evidence, assumptions, computations, and reasoning clear enough to follow.

This sequence helps distinguish a price that is merely plausible from one that is supported by a coherent arm’s-length analysis. A result is strongest when the transaction characterization, method choice, comparisons, and calculations reinforce one another.

When the available evidence does not support a precise answer

Not every transaction has a close uncontrolled match, and a comparability gap does not itself establish the correct price. The analysis must explain what evidence is available, where differences exist, and how those differences affect the reliability of the chosen approach. If a claimed adjustment depends on uncertain assumptions, those assumptions and their effects should be made explicit rather than hidden behind a precise-looking figure.

The governing principle remains a comparison to what independent parties would have realized under comparable circumstances. How the IRS applies that principle is transaction-specific. A business should therefore treat transfer pricing as an evidence and method problem: establish the economics first, select a method because it fits those economics, and preserve a transparent explanation for the result.
