An RBI repo-rate change does not mechanically add or subtract a fixed percentage from a debt mutual fund’s NAV. It changes expectations for short-term rates, liquidity and the yield curve. If the market yield required on a bond falls, the bond’s price generally rises; if that yield rises, the price generally falls. Because debt funds mark their holdings to market, NAV can move immediately, before coupons are received. The size and direction of the move depend on duration, maturity, coupon, credit spreads and liquidity, so a rate cut can still coincide with a falling gilt or duration-fund NAV.
What changes after an RBI policy decision
The repo rate is the rate at which the Reserve Bank of India lends to banks against eligible securities. A change signals how the central bank views inflation, growth and financial conditions, but the bond market prices the entire expected path of future rates rather than only the new overnight rate.
- Expectations adjust. Traders reassess the likely path of future repo, money-market and government-bond rates. The policy statement, voting pattern and guidance can matter as much as the headline decision.
- Short-term market rates move. Treasury bills, certificates of deposit, commercial paper and other money-market instruments reprice as funding expectations and system liquidity change.
- The yield curve shifts or changes shape. Two-year, five-year and 10-year yields can move by different amounts. A cut may lower the front end while long-term yields rise if inflation or government borrowing concerns increase.
- Existing securities are marked to market. A bond already held by a fund is valued at the yield investors require today, not at the yield that prevailed when the fund bought it.
- Income and reinvestment follow later. Coupons, maturities and new purchases gradually change the fund’s carry return and portfolio yield.
This sequence explains why the announcement-day NAV move can differ from the return earned over several months.
Why bond prices and yields move in opposite directions
A fixed-rate bond promises specified coupon payments and repayment of face value. If newly issued or comparable bonds begin offering higher yields, an older bond with a lower coupon must trade at a discount to provide a competitive return. When required yields fall, the older bond’s relatively higher coupon becomes valuable and its market price rises. AMFI summarizes the relationship this way: “Generally, when interest rates rise, prices of existing fixed income securities fall and when interest rates drop, such prices increase.”

The adjustment is a market-price change, not a change to the bond’s contractual coupon. A bond held until maturity can still pay its promised principal and coupons if the issuer does not default, but a mutual fund normally values the security at its current market price each business day. Investors entering or leaving the fund therefore experience the mark-to-market gain or loss through NAV.
Modified duration is the first sensitivity estimate
RBI defines modified duration as the approximate percentage change in a bond’s price for a 1% (100-basis-point) change in yield. A simplified rule is:
Approximate price change ≈ − modified duration × change in yield.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
For example, a bond with modified duration of 5 would be expected to lose about 5% if its relevant yield rose by one percentage point, or gain about 5% if the yield fell by one percentage point. That is an estimate before considering convexity, accrued interest, coupon income, credit-spread changes, transaction costs or liquidity.
Duration is not a guaranteed return
The duration relationship is curved for large yield moves. Convexity means the actual gain from a large yield decline can differ from the simple linear estimate, and the actual loss from a large rise can also differ. Duration also changes as a bond ages, its yield changes and its cash flows get closer. A fund’s published portfolio duration is an estimate for a particular date, not a promise that the NAV will move by exactly that percentage.

Why an expected decision can produce little immediate movement
Bond prices incorporate consensus expectations before the Monetary Policy Committee meets. If a widely anticipated 25-basis-point cut is delivered with no change in guidance, much of the price adjustment may already have occurred. The announcement can therefore produce a small move even though the policy rate changes.
An unexpected decision, a change in the projected inflation path, or unusually hawkish or dovish language can move yields sharply. The market may also focus on the RBI’s liquidity operations, stance, voting split and assessment of global risks. A cut accompanied by concern about persistent inflation can lower very short-term yields while leaving long-term yields unchanged or higher.
Why a rate cut can fail to lift long-term bonds
Long-term government-bond yields reflect expected future short rates plus inflation expectations, government-borrowing supply, global yields and a term premium for holding duration. Any of these can overpower the immediate policy signal.
- Inflation risk: If investors expect consumer prices to remain high, they demand a higher nominal yield even after a repo cut. India’s flexible inflation-targeting framework uses a 4% CPI target with a ±2% band, as reiterated in the April 2025 policy update.
- Fiscal supply: A large programme of government-bond issuance can require higher yields to attract buyers, particularly at the long end of the curve.
- Global rates: Rising US or other major-market yields can pull Indian yields upward through global portfolio and currency considerations.
- Term premium and risk appetite: Investors may require additional compensation for duration or macroeconomic uncertainty.
- Curve repositioning: Traders can price a lower three-month rate but a higher five- or 10-year rate if they expect the easing cycle to be brief or inflationary.
Consequently, “RBI cut” and “long-duration fund gain” are related possibilities, not automatic outcomes.
What the policy transmission looked like in recent official examples
In April 2025, the MPC unanimously reduced the repo rate by 25 basis points to 6% with immediate effect. The official release described global conditions associated with softening bond yields and reported that the spread between commercial paper or certificates of deposit and the 91-day Treasury bill had narrowed, a sign of lower short-term funding costs. This is an example of easing that was visible in both the policy rate and selected market rates; it does not establish that every debt-fund category must have gained on that date.

RBI’s August 2024 financial-market review reported that the 10-year government-security yield averaged 6.97% during June–August 2024, compared with 7.08% during April–May 2024. The same review noted that the cumulative 250-basis-point repo-rate increase from May 2022 had raised weighted-average lending and deposit rates. Transmission therefore occurs across instruments with lags and does not move every maturity in lockstep.
Which debt-fund categories are most sensitive?
Interest-rate sensitivity generally rises with portfolio duration. Credit quality and liquidity can, however, dominate the result for corporate and lower-rated portfolios.
| Fund category | Typical rate sensitivity | What can dominate the result |
|---|---|---|
| Long-duration funds | Highest; large NAV gains when relevant yields fall and large losses when they rise | Yield-curve shifts, convexity and liquidity at the long end |
| Gilt funds | Often high when the portfolio holds long-maturity government securities | Government-yield movements, curve steepening or flattening and duration concentration |
| Dynamic-bond funds | Varies because the manager can change maturity and duration | Manager positioning, timing and security selection |
| Medium- and short-duration funds | Lower than long-duration portfolios, but not zero | Reinvestment yields, credit spreads and liquidity |
| Money-market and liquid funds | Usually least sensitive to one policy announcement because maturities are short | Rapid reinvestment of maturing securities and changes in short-term funding rates |
| Corporate-bond funds | Rate sensitivity depends on duration | Credit spreads, rating changes and issuer or market liquidity |
| Credit-risk funds | Interest-rate effect may be smaller than credit-market effects | Defaults, downgrades, spread widening and difficulty selling securities |
Long-duration, gilt and dynamic-bond funds
These portfolios offer the clearest exposure to a view that yields will fall. A decline in the relevant segment of the government curve can create a substantial mark-to-market gain, especially when duration is high. The same leverage to rates creates the largest drawdowns when yields rise or when the curve steepens against the portfolio. A gilt fund removes corporate-default risk but not interest-rate or liquidity risk.
Medium- and short-duration funds
Shorter cash flows reduce the price effect of a single yield move. Their returns are influenced more quickly by the rates available when securities mature and are reinvested. They can therefore lag a long-duration rally at first, then benefit from higher reinvestment yields after a hiking cycle.
Money-market and liquid funds
Because maturities are short, one policy announcement usually causes a smaller mark-to-market move. Their portfolio yield resets faster, so a hike can feed into future returns relatively quickly, while a cut can reduce the yield on new purchases sooner than it affects the price of a long bond.

Corporate-bond and credit-risk funds
The RBI rate is only one driver. A fall in government yields can be offset by widening corporate spreads, a rating downgrade, an issuer default or poor trading liquidity. AMFI identifies credit risk, market or liquidity risk and issuer-default risk as risks of debt securities. A fund with a higher stated yield-to-maturity is not automatically safer or more likely to profit from a rate cut.
What else determines a debt-fund return
- Carry and coupon income: The securities’ coupons and accrued income add to returns over time, but do not prevent a mark-to-market loss when yields jump.
- Reinvestment: Maturities and coupon cash are reinvested at prevailing yields. Falling rates can reduce future income even if the initial price gain is positive.
- Credit spreads: The extra yield over a government benchmark can widen or narrow independently of the repo rate.
- Portfolio concentration: A large exposure to one issuer, maturity bucket or sector can magnify an event that a diversified portfolio might absorb.
- Liquidity: Thinly traded securities may be repriced conservatively during stress, increasing NAV volatility and making exits costly.
- Expenses and exit load: The fund’s expense ratio reduces investor return, while an applicable exit load affects the amount received on an early redemption.
- Tax treatment: Tax depends on the applicable law, holding period and investor circumstances. It should be checked separately from the interest-rate view because a pre-tax NAV gain is not the same as an after-tax return.
Yield-to-maturity is an estimate based on assumptions about holding the securities, reinvesting cash flows and receiving principal. It does not eliminate mark-to-market, credit or liquidity risk.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How to evaluate a fund before and after an RBI decision
- Record the observation date. Note the fund’s duration, maturity profile, yield-to-maturity, credit-quality mix, concentration and NAV on the same date. These figures change daily.
- Map the portfolio to the policy channel. Decide whether the holdings are exposed mainly to overnight and short-term rates, the five- to 10-year government curve, or corporate spreads.
- Separate expectations from the announcement. Ask what the market had already priced in and whether the statement changed the expected path of rates or inflation.
- Check the curve, not just the repo rate. Compare the maturities that matter for the fund. A front-end rally does not prove that long-duration holdings will gain.
- Stress-test duration. Multiply modified duration by plausible yield changes to obtain a rough price sensitivity, then allow for convexity, carry, spreads and costs.
- Review credit and liquidity independently. For corporate or credit-risk funds, examine issuer quality, rating migration, concentration and the ability to sell securities in a stressed market.
- Match the fund to the holding period. A long-duration strategy can experience substantial interim losses even when an investor’s eventual rate view is correct. A shorter holding period leaves less time for coupons and reinvestment to offset volatility.
Scenario playbook: interpreting a surprising NAV move
RBI hikes, but the fund rises
The hike may have been fully expected, while the accompanying guidance was less hawkish than feared. Long-term yields could fall if investors conclude that inflation will be controlled, or the fund may have received coupon income and spread gains that outweighed the rate move.
RBI cuts, but a gilt or duration fund falls
Check whether long-term yields rose because of inflation expectations, government-bond supply, global yields or a higher term premium. Also check whether the fund’s duration is concentrated in the maturity segment that sold off.
A short-duration fund shows a delayed benefit
Its existing securities have less price sensitivity, so the immediate gain is limited. The benefit may appear later as maturities are reinvested at lower yields, reducing future income even while prices stabilize.

A corporate-bond fund falls while government yields decline
Investigate spread widening, a rating change, issuer-specific news or reduced market liquidity. The government-rate signal does not offset a deterioration in credit risk.
The NAV moves more than the duration estimate
Duration is only a first-order approximation. Convexity, large yield changes, accrued interest, spread movements, cash-flow changes, security-level valuation and liquidity can all create a difference.
Practical conclusions for investors
Use the repo rate as the starting point for analysis, not as a standalone buy or sell signal. The most rate-sensitive funds are those with long effective duration, and they offer the greatest upside when the relevant yields fall along with the greatest downside when yields rise. Shorter-maturity funds usually show smaller announcement-day moves but reset their income faster. Corporate and credit-risk funds require a separate assessment of spreads, defaults and liquidity.
Keep every figure tied to its date and market segment. The April 2025 cut to a 6% repo rate, the 6.97% versus 7.08% 10-year-yield averages reported by RBI, and the earlier 250-basis-point tightening cycle illustrate transmission at particular times; they are not permanent forecasts. The durable rule is that bond prices generally move opposite to required yields, while the magnitude and timing of a debt-fund return depend on duration, expectations, carry, credit and liquidity.
