A mutual fund return comes from changes in the value of the securities the fund owns, plus dividends and capital-gains distributions, minus the costs of operating and using the fund. The fund’s net asset value (NAV), distributions, fee table, share class, and stated risks show how much of that result you actually keep. Mutual funds can lose value, are not government-insured, and past performance cannot predict what happens next.

What a mutual fund is and what you own

A mutual fund pools money from many investors and uses it to buy stocks, bonds, short-term money-market instruments, or other securities and assets. When you buy a mutual-fund share, you own a proportional interest in that pooled portfolio rather than a direct slice of each security.

The fund calculates a net asset value (NAV), generally representing the market value of its holdings after expenses and liabilities. Your account value changes as the securities in the portfolio change in value and as the number of shares you own changes through purchases, sales, and reinvested distributions.

A fund’s objective and strategy determine what it buys. Two funds can both be called “stock funds” while differing substantially in company size, sector concentration, geography, or investment style. Those differences affect both the possible return and the risks you take.

How a mutual fund return reaches you

NAV changes

If the securities in a fund rise in market value, the fund’s NAV generally rises; if they fall, NAV generally falls. A higher NAV does not by itself mean a better investment. It is the change in NAV over your holding period, together with distributions and costs, that matters.

Dividends and interest

Stocks held by the fund may pay dividends, and bonds or money-market instruments may pay interest. The fund can distribute that income to shareholders or reinvest it according to the fund’s procedures and your election. Distribution amounts can change when portfolio income or market conditions change.

Capital-gains distributions

When the fund sells securities for more than it paid, it may distribute realized capital gains. A distribution is not “extra” return separate from the portfolio: on the distribution date, the fund’s assets and NAV are reduced by the amount paid out. If you reinvest, you receive additional shares; if you take cash, you receive the distribution outside the fund.

Total return in plain language

Total return combines the change in NAV with dividends and capital-gains distributions, while reflecting the expenses and fees that reduce what investors keep. For a simple illustration, a fund whose NAV rises 6 percent and whose distributions total 2 percent before considering costs has a gross result tied to both components, not to the NAV increase alone. The actual investor result depends on timing, transactions, share class, and all applicable costs.

Why past performance is not a forecast

Historical returns can show how a fund behaved during earlier market conditions, including how sharply it fluctuated. They cannot tell you what the fund will earn in the future. The SEC Investor.gov states: “A fund’s past performance is not as important as you might think because past performance does not predict future returns.”

When comparing performance, use the same measurement periods for every fund and compare each fund with the broad-based market index identified in its prospectus. A one-year result for one fund should not be compared with a five-year annualized result for another. Also check whether the figures are shown before or after fund expenses and whether sales charges are reflected.

Performance comparisons are meaningful only when the funds have reasonably similar objectives, strategies, and time horizons. A concentrated sector fund and a broad-market fund may have very different results simply because they take different exposures; ranking one as “better” from a single historical period can hide that trade-off.

What do I pay for my mutual fund?

The summary prospectus has a standardized fee table. It separates annual operating expenses from shareholder fees, but the prospectus table is not always a complete statement of every economic cost associated with owning the investment.

Cost category What it can include How it is usually presented
Management fee Compensation for managing the portfolio Part of annual operating expenses
12b-1 distribution or service fee Distribution, marketing, or shareholder-service expenses where permitted Part of annual operating expenses
Other operating expenses Fund administration and other ongoing costs Part of annual operating expenses
Expense ratio The total of annual operating expenses Usually a percentage of average net assets
Sales load A charge when buying or selling certain share classes Shareholder fee; may be front-end or deferred
Redemption fee A fee charged when shares are sold under stated conditions Shareholder fee, if applicable
Exchange fee A charge for exchanging shares for another fund Shareholder fee, if applicable
Purchase or account fee A transaction or account-maintenance charge Shareholder fee, if applicable

Not every fund charges every fee. Read the actual fee table for the share class you can buy, including any eligibility rules, minimums, purchase arrangements, and holding-period conditions.

Why the expense ratio is only part of the cost

The expense ratio covers listed annual operating expenses, but brokerage commissions and fees charged by a financial intermediary may be outside the prospectus fee table. Portfolio transaction costs can reduce the fund’s value without appearing in the expense ratio, and some costs associated with securities lending may also be outside it.

A fund that invests in other funds reports acquired fund fees and expenses in its fee table. You bear those underlying costs indirectly because they reduce the value of the funds held in the portfolio. A low headline expense ratio therefore does not automatically mean the lowest total cost.

Compare the complete cost structure: operating expenses, sales charges, redemption or exchange fees, account charges, intermediary compensation, and the arrangements required to purchase a particular class. The cost that matters is the amount that reduces your net result over your actual holding period.

Share classes can change your net return

Different share classes of the same mutual fund can own the same securities while charging different sales loads and annual operating expenses. One class may impose a charge when you buy, another may have a deferred charge when you sell, and another may have higher ongoing expenses but no sales load. Availability can depend on the account type, investment amount, or intermediary.

Do not choose by fund name alone. Confirm the class designation, transaction charges, ongoing expense ratio, eligibility requirements, and the way your broker or adviser is compensated. A class with a lower annual expense ratio can still be more expensive for a short holding period if it has a large purchase charge; a class with no upfront load can cost more over many years if its ongoing expenses are higher.

How fees compound over time

Fees reduce the assets that remain invested, so their effect can compound. The SEC’s 2025 fee-impact illustration uses a hypothetical $100,000 investment growing 4 percent annually for 20 years to show how different fees affect ending value. That scenario is an educational illustration, not a forecast or an expected mutual-fund return. The published material should be consulted for the specific chart values; do not treat the example as a prediction of your account balance.

For your own comparison, hold the assumed investment amount, contribution pattern, return assumption, and time period constant, then compare the complete fee schedules. The longer you hold an investment and the larger the balance, the more important a recurring percentage expense can become, although a one-time sales charge can also matter substantially.

What are the risks of investing in mutual funds?

Market and portfolio risk

A mutual fund is not insured or guaranteed by the FDIC or another government agency. If the securities it owns decline, the fund’s NAV can decline and you can lose some or all of your investment. Dividends and interest can also change with market conditions.

Objective-specific risk

Bond funds can be affected by changes in interest rates, credit conditions, and the ability of issuers to pay. Stock funds can be affected by company results, valuations, economic conditions, and broad market declines. Funds using a narrow strategy may be especially sensitive to the events affecting that strategy. Use the fund’s own prospectus to identify the risks it considers principal rather than assuming that a category label tells the whole story.

Concentration and correlation

Diversification can spread exposure among companies or sectors, but it does not eliminate risk. A fund may be concentrated in a small number of holdings, industries, countries, or issuers. Even a broadly diversified fund can fall when many holdings decline together. “Diversified” should describe the holdings and strategy, not serve as a promise that losses are impossible.

Historical volatility

Past volatility helps describe the size and frequency of earlier price movements. It does not guarantee that future declines will be smaller, similar, or absent. Consider whether the fund’s possible fluctuations fit your time horizon and ability to tolerate a loss.

How to compare mutual funds before investing

Use the fund’s current summary prospectus and latest shareholder report. You can obtain these from the fund company, a broker, or another financial professional. The prospectus follows a standardized order, making it easier to compare funds, and the shareholder report provides more recent operating and portfolio information.

  1. Define the comparison set. Start with funds that have similar objectives and time horizons. Comparing unlike strategies can produce misleading performance conclusions.
  2. Read the objective and strategy. Identify what the fund is trying to achieve, what it may buy, and whether it can change its approach. Note the types of securities and any stated concentration limits.
  3. Review the principal risks. Look for risks tied to the fund’s holdings, geographic exposure, credit quality, interest-rate sensitivity, derivatives, concentration, or other techniques. Decide whether those risks fit your circumstances.
  4. Check the holdings and concentration. Examine the latest portfolio information to see whether the fund is broadly spread or dependent on a few companies, sectors, or issuers.
  5. Compare consistent performance periods. Use the same periods and the benchmark shown in each prospectus. Treat the figures as descriptions of history, not promises.
  6. Inspect the entire fee table. Record the expense ratio, each shareholder fee, any sales load, and the share class. Include charges outside the table when your broker or account provider imposes them.
  7. Confirm purchase, sale, and account terms. Check minimum investments, eligibility, transaction arrangements, redemption rules, exchange charges, and account fees before placing an order.
  8. Model the cost difference. Keep assumptions consistent and consider both one-time charges and recurring expenses over your expected holding period. FINRA’s Fund Analyzer is one tool the SEC identifies for comparing fund fees and expenses.
  9. Recheck current documents. Fees, strategies, holdings, and risks can change. Use the latest prospectus and shareholder report rather than an old summary or an online description detached from the current documents.

A practical way to read the documents

Start with the summary prospectus

Read the sections in order: investment objective, fees and expenses, principal investment strategies, principal risks, performance, management, purchase and sale information, and tax or account information provided for that fund. The standardized layout is designed to let a first-time investor locate comparable facts without relying on marketing language.

Use the shareholder report for context

The latest shareholder report can show how the portfolio was positioned, what affected results during the reporting period, and how the fund’s operations developed. Use it to understand the period behind the numbers, not to assume that the next period will look the same.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Write down decisions, not just numbers

For each candidate, record why its objective fits, which risks you accept, which share class is available, and what total charges apply to your account. A fee or return number without its conditions is easy to misread; preserving the surrounding terms makes the comparison usable later.

Questions first-time investors should answer

  • What will make my account value rise or fall? Changes in the value of the fund’s holdings, distributions, purchases, sales, and all applicable costs determine the result.
  • Can I lose money even if the fund owns many securities? Yes. Holdings can decline together, and diversification does not provide a guarantee.
  • Is a low NAV a bargain? No. NAV is a per-share calculation, not a valuation signal by itself. Compare the fund’s objective, holdings, risks, performance history, and costs.
  • Is the expense ratio the amount I will pay separately? Usually it is deducted from fund assets rather than billed as a separate invoice, but it is still a cost that lowers returns. Other charges may apply outside it.
  • Does a strong recent return make a fund safer? No. Recent performance describes a past period and does not predict future returns or eliminate the fund’s stated risks.

Bottom line for a first-time investor

Understand the mechanism before judging the result: NAV tracks the value of the pooled portfolio, distributions deliver income or gains, and expenses and transaction charges reduce what remains. Then compare like-with-like funds using current prospectuses and shareholder reports. A complete decision accounts for objective, holdings, principal risks, consistent benchmarked performance, every relevant fee, share-class terms, and your time horizon. No mutual fund is guaranteed, and no historical return can remove the possibility of loss.
