Midterm elections do not set the Federal Reserve’s next interest-rate decision or guarantee that prices will rise or fall. Their economic effect comes through changing expectations about taxes, government spending, tariffs, immigration, regulation, deficits and Treasury borrowing. Investors can reprice bonds, stocks and currencies as soon as the odds of a new congressional majority change, while the effects on jobs and prices emerge only after laws are passed and implemented.

What a midterm election can—and cannot—change

U.S. midterm elections choose members of the House and Senate halfway through a president’s four-year term. The result can produce unified government, in which the president’s party controls both chambers, or divided government, in which at least one chamber is controlled by the other party. That institutional balance determines which parts of a president’s agenda can become law.

A midterm result can therefore alter the expected path of:

  • federal taxes and tax credits;
  • government spending and transfers;
  • tariffs and trade restrictions;
  • immigration and labor-supply rules;
  • energy, environmental and other regulations;
  • deficits, debt issuance and the supply of Treasury securities.

The result is a change in probabilities, not an automatic economic outcome. A campaign promise may never pass Congress; an enacted law may be delayed by agencies or courts; and the Federal Reserve may offset some fiscal effects. Global energy prices, supply disruptions, productivity, foreign growth and existing monetary policy can dominate any election-related influence.

How election expectations reach markets before voting

Financial markets price expected future cash flows and policy. When polls, forecasts or betting markets change the perceived probability of unified or divided government, traders reassess the likely size, timing and credibility of fiscal and regulatory changes. That repricing can occur before a single vote is certified.

Rates and bond yields

Expectations of larger future deficits can increase the amount of Treasury debt investors expect the government to issue. The extra supply may require higher yields, including a higher term premium on longer-maturity bonds. Expectations of stronger economic growth or more persistent inflation can push yields higher for the same reason. Conversely, a result that makes large new programs less likely can reduce expected borrowing and lower longer-term yields.

These are market-rate effects, not a congressional order to the Fed. A two-year Treasury yield, a 10-year yield and the federal-funds rate can move differently because they incorporate different horizons and inflation expectations.

Stocks, currencies and risk premia

Equity prices can react to expected changes in corporate taxes, regulation, trade costs or government demand. The dollar may move when investors revise their view of U.S. growth, inflation or interest-rate differentials. A close contest can also raise a temporary policy-risk premium even when the eventual policy is unknown.

A peer-reviewed study by economist Anthony Fowler found that changes in electoral probabilities and policy risk affected nominal-rate expectations. The size and direction of the effect differed with party control, divided government and the eventual victory margin, so there is no universal “midterm market move.”

When a result can add to inflation pressure

Inflation pressure depends on how a policy changes aggregate demand and aggregate supply, and on how much unused capacity the economy has. Deficit-financed tax cuts or spending increases generally lift demand in the short run. If the economy is near full employment and inflation is already above the Federal Reserve’s 2% goal, demand can grow faster than production, adding to price pressure.

Demand-side measures

Transfers, procurement, public investment and tax cuts that increase household or business spending can raise output and employment first. Their inflation effect is larger when labor, materials and factory capacity are scarce. If the same measures occur during a recession with substantial slack, they may increase production more than prices.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Supply-side measures

Policies that expand productive capacity—such as infrastructure that removes bottlenecks, faster permitting or incentives for investment—can offset part of the demand effect over time. The result depends on design, implementation speed and whether the policy is financed by deficits or by offsetting taxes or spending reductions.

Tariffs and immigration policy

Tariffs can raise the domestic price of imported goods directly and may increase costs for U.S. producers that use imported inputs. Immigration restrictions can reduce labor supply, potentially increasing wage and service-cost pressure in affected sectors. These are price-level and supply channels; they do not imply that every tariff or immigration change produces the same nationwide inflation rate.

The Congressional Budget Office identifies uncertainty about future tariffs and immigration policy as a source of uncertainty in both inflation and interest-rate paths. The eventual effect depends on the scope of the measure, trading-partner responses, enforcement and whether businesses substitute domestic or foreign inputs.

Why higher fiscal stimulus can mean higher interest rates

Congress and the president conduct fiscal policy; the Federal Reserve conducts monetary policy. In the short run, both expansionary fiscal and expansionary monetary policy can increase growth and inflation. Their interest-rate effects differ: expansionary fiscal policy generally raises interest rates, while expansionary monetary policy generally lowers the policy rate to support demand.

The Congressional Research Service summarizes the long-run distinction this way: fiscal policy helps determine the interest rate, while monetary policy determines the inflation rate. In practice, the two interact. If fiscal stimulus raises demand and inflation, the Fed may keep its policy rate higher for longer or tighten more than it otherwise would. If fiscal policy weakens demand, the Fed may have room to ease, subject to its inflation and employment goals.

Does Congress control the Federal Reserve?

Congress created the Federal Reserve and sets its statutory goals, including maximum employment and stable prices. It does not vote on the federal-funds rate at each meeting. The Federal Open Market Committee sets that rate within the Fed’s legal mandate.

The Fed’s institutional independence is supported by long, staggered terms for governors, appointment rather than election, and independent funding. Those features reduce direct sensitivity to short-term public opinion. A new Congress can conduct oversight, change legislation governing the central bank or alter the appointment process over time, but it cannot simply order a particular rate change under the existing framework.

Elections still matter to the Fed indirectly. A new fiscal law, tariff regime, labor-supply policy or debt path changes the economic conditions and risks that policymakers evaluate. The Fed must also protect its credibility: if households and businesses expect persistent inflation, bringing inflation back to target may require tighter policy and a weaker period of demand.

What historical midterm episodes show

History does not show an automatic election-year rate change. CME Group’s review of 13 midterm elections from 1972 through 2024 found that the Fed made no change during 54% of those midterm-election periods. Excluding the unusual 1982 episode, the no-change share was 62%.

Historical pattern What was associated with it
1978, 1982, 2018 and 2022 hiking episodes identified in the review Inflation pressure or strong economic growth, rather than a mechanical midterm rule
1982, 1990 and 1998 cutting episodes identified in the review Disinflation, a weakening economy or financial crises
No Fed change The most common outcome across the reviewed midterm periods

The same election can coincide with different economic forces. A midterm held during an energy shock will not have the same inflation dynamics as one held during a productivity boom. Correlation between an election date and a rate move therefore does not establish that the election caused the move.

How long the effects take to appear

Separate five stages when assessing an election’s economic effect:

  1. Campaign proposals: parties describe possible tax, spending, trade or regulatory changes.
  2. Market expectations: investors update probabilities immediately as polls and results change.
  3. Enacted law: Congress passes legislation and the president signs it, or an existing authority is used.
  4. Agency implementation: departments issue rules, guidance and contracts; businesses and households adjust.
  5. Macroeconomic outcomes: employment, output, wages and prices respond over time.

Congressional Research Service analysis indicates that employment effects can begin within two or three quarters after implementation, while the full price effects of fiscal policy can take roughly two years. An election in November therefore cannot, by itself, explain inflation data released immediately before or after voting. Those readings mostly reflect earlier energy, supply, demand and monetary conditions.

Unified and divided government: useful scenario framework

Scenario Likely near-term channel Important qualifier
Unified government with deficit-financed stimulus Higher expected demand, Treasury issuance and possible inflation pressure; market yields may rise Effects are larger near full employment and if the Fed must offset the stimulus
Unified government with deficit reduction Lower expected borrowing and demand; potentially less inflation pressure Spending cuts or tax increases can reduce output, especially when the economy is weak
Divided government Fewer large fiscal changes may be enacted; uncertainty can still move markets Existing authorities, executive actions and bipartisan legislation can still alter policy
Tariff expansion Higher import and input costs; possible exchange-rate and retaliation effects The size and persistence of inflation depend on coverage, substitution and duration
Immigration restriction Potentially tighter labor supply and higher wage or service costs Effects vary by sector, enforcement and offsetting changes in participation
Supply-expanding investment More productive capacity over time, potentially easing bottlenecks Near-term construction demand and financing needs can still be expansionary

This framework describes channels, not forecasts. Whether a policy is paid for, how quickly it takes effect and the economy’s spare capacity are decisive.

What the current outlook says about uncertainty

The Congressional Budget Office’s 2026–2036 outlook treats policy uncertainty as a major source of uncertainty for growth, inflation and interest rates. Its roughly two-thirds-probability ranges for 2026 are 0.5% to 3.9% real GDP growth, 1.7% to 3.7% PCE inflation and a 3.5% to 4.8% 10-year Treasury yield. These are baseline forecast ranges, not predictions of a particular midterm result.

A midterm scenario should be compared with that broad range rather than treated as a single-point forecast. If a result changes expected deficits or inflation materially, markets may move outside the previous pricing range even before official data confirm the change.

How to interpret a market move around election day

  • Identify the market and maturity: a 10-year yield reflects long-run growth and inflation expectations, while a short-term rate is more sensitive to expected Fed meetings.
  • Check the time window: an overnight move may reflect results, but a trend over months can include data, global events and changing Fed communication.
  • Separate proposal from law: markets can price a platform that later fails in Congress.
  • Look for other shocks: oil prices, wars, supply interruptions, foreign central-bank decisions and financial stress can overwhelm election signals.
  • Compare real and nominal rates: a higher nominal yield can reflect higher expected inflation, higher real growth or a larger term premium.

The most defensible conclusion is usually conditional: the election changed the expected policy path, which changed market pricing, while the realized effect on inflation and employment remains uncertain and delayed.

Common mistakes to avoid

“One party always causes inflation”

No credible universal multiplier links a party’s midterm victory to a fixed inflation increase. Policy composition, financing, timing and economic slack matter more than party label alone.

“Congress sets the Fed’s next rate”

Congress sets the legal framework and can affect the outlook through fiscal policy; the FOMC sets the federal-funds rate. A new majority can change the conditions the Fed responds to, not cast a direct vote at the next meeting.

“Election-day inflation data prove causation”

Price indexes reflect contracts, inventories, wages and supply chains built up over many months. The lag between policy implementation and full price effects makes immediate attribution unreliable.

Bottom line for households and businesses

Midterms matter economically because they can change the expected path of fiscal, trade, labor and regulatory policy. Markets react first to those expectations; output and employment respond over several quarters; full price effects can take about two years. Expansionary, deficit-financed policy near capacity tends to increase demand, inflation pressure and interest rates, while supply-enhancing measures can reduce bottlenecks over time. The Federal Reserve remains institutionally independent, and its response will depend on inflation, employment, financial conditions and credibility—not simply on which party wins Congress.
