Machine learning is changing AI-driven trading by helping systems analyze more kinds of data, generate signals, adapt decisions and support execution, risk management and surveillance. It extends established algorithmic trading rather than replacing it wholesale. That can create useful efficiencies, but it does not establish that a strategy will make money, improve market quality or reliably predict sudden changes. The effects depend on the data, model, controls and how trading systems interact.

How machine learning is used in trading

Conventional algorithmic trading follows coded rules to analyze information and make or execute trading decisions. Machine learning adds methods that can estimate patterns from data and adjust decisions based on what the model has learned. In practice, it is often an extension of existing quantitative and algorithmic methods, not a clean break from them.

The Federal Reserve’s November 2025 Financial Stability Report describes systems drawing on historical experience, adapting to current conditions and analyzing unstructured information such as text. It summarizes the trend this way: “The majority of AI applications in trading today seem to be building upon established practices in machine learning and sophisticated data analysis techniques, rather than representing a significant departure from existing methods.”

Signals, decisions and execution

A model may estimate patterns from historical and current data and produce a signal for a larger trading process. Depending on how a firm uses it, machine learning may also help select execution timing or venues, inform portfolio decisions, or support risk management. A system that makes a prediction is not necessarily authorized to place a trade: firms can put the model inside a process with separate decision rules and controls.

Text analysis and surveillance

Machine-learning methods can process unstructured material such as text, which may add information that is difficult to handle with conventional structured-data methods alone. They can also assist surveillance teams in identifying unusual activity. These capabilities are not guarantees: input quality matters, and complex or self-learning behavior can make suspicious activity harder to interpret.

More information and more complex logic can come at a cost. The Federal Reserve notes that added complexity may reduce speed, so a method that is useful for analyzing a broad set of inputs may not suit a task where execution latency is critical.

How widespread is machine-learning trading?

An ECB Research Bulletin published on 21 May 2026 cites Foucault et al. (2025) for an estimate that machine-learning-based algorithmic trading accounts for 60–70% of equity transaction volumes in the United States and other major global markets. This is a secondary attribution in the bulletin, not an independently verified primary-study finding here. It applies to equity transaction volumes within the stated geography; it should not be read as a share of all markets, all trading, or every form of AI use.

Does AI trading work or improve market outcomes?

There is no general realized-return uplift established by the official sources discussed here. A model can identify a pattern or produce an accurate prediction without generating profitable trades after transaction costs, or without continuing to work in a different market regime. The Federal Reserve and the CFTC materials describe possible uses and risks, but do not establish that machine-learning strategies outperform across assets and conditions.

Market effects are similarly conditional. Diverse signals and different reactions to information may help information reach prices and support price discovery or surveillance. But firms responding to the same signals in similar ways can reinforce price moves. Neither outcome follows simply from calling a system “AI.” Its data, objectives, architecture, deployment and interaction with other firms all matter.

The Federal Reserve notes that historical evidence on algorithmic trading does not show that correlated trading has necessarily harmed market quality. That observation is not proof that future machine-learning systems will be harmless; it sits alongside the report’s concerns about shared reactions, greater complexity and potential disruption.

What an architecture simulation can—and cannot—show

An ECB Research Bulletin from 21 May 2026 compares architectures in a stylized mutual-fund redemption game. Its results illustrate how models can behave differently under the assumptions of a simulated setting; they do not demonstrate that deployed trading products have caused bank runs or predict how live markets will behave.

Architecture in the simulation Reported behavior in the redemption game
Q-learning agents Coordinated strongly and were prone to run-like dynamics, including redemptions when fundamentals were strong.
LLM agents Did not redeem when fundamentals were strong, but were less predictable at intermediate fundamentals.

The useful takeaway is narrow: architecture can shape behavior even when systems face the same stylized problem. The simulation is not evidence of investment performance or a measured effect on actual market stability.

What risks come with AI-driven trading?

Overfitting and changing markets

A model can learn noise or relationships that held in historical data but do not persist. Market regimes change, so strong performance on training data alone says little about how a system will behave in unfamiliar conditions. The CFTC Technology Advisory Committee identifies overfitting as a risk.

Bad, manipulated or sensitive data

Poor-quality inputs can produce poor decisions; deliberately poisoned data can undermine a system. Trading models may also involve sensitive information, creating privacy and data-protection concerns. The CFTC committee and the U.S. Government Accountability Office identify data risks in their discussions of AI in financial services.

Opacity and accountability

Complex models can be difficult to explain, audit or govern. If a firm cannot understand what information drives a decision, detect when behavior has changed, or assign responsibility for the outcome, it may struggle to oversee the system effectively. Explainability and transparency are among the responsible-AI properties highlighted by the CFTC committee.

Correlated trading and market instability

Firms may rely on similar data, models, objectives or providers. If their systems respond alike, their trading can become more correlated, potentially amplifying a move, increasing volatility or contributing to a rapid dislocation. In other circumstances, richer information and heterogeneous logic could produce less uniform reactions. The Federal Reserve treats these as possible mechanisms and risks, not a universal result.

Manipulation, concentration and operational dependence

Self-learning behavior may make suspicious activity harder to identify, even as machine learning can improve surveillance. Costly models or reliance on a small number of technology providers can concentrate capability and create third-party dependencies. Systems can also be attacked, fail or emit erroneous outputs; if deployed at high speed, an error may have less time to be caught before it has consequences.

Unsupported promises to consumers

The CFTC warns consumers to be wary of AI trading schemes promising guaranteed or extraordinary returns. Its customer advisory states: “AI technology can’t predict the future or sudden market changes.” Any claimed result must be considered alongside fees, spreads, subscription charges and the risk of the underlying asset; a bot label does not remove those costs or risks.

What firms should examine before deployment

A useful review goes beyond model accuracy. Firms assessing a system should consider its purpose, evidence, controls and likely interaction with other market participants.

  • Use case: Identify whether the model generates signals, informs portfolio decisions, supports execution, manages risk or assists surveillance. Define where human judgment and other decision rules enter.
  • Model and data: Review the architecture, data provenance, training and validation sets, regime coverage, privacy protections and safeguards against poisoning or leakage.
  • Performance evidence: Look for out-of-sample and regime-specific results, risk-adjusted performance, drawdowns and transaction costs. Prediction accuracy alone is not evidence of trading success.
  • Operational controls: Check human oversight, pre-trade limits, kill switches, change management, incident response, cybersecurity and resilience. Test how controls work when outputs are erroneous or market conditions change quickly.
  • Explainability and accountability: Establish whether the firm can explain, test and monitor the model’s decisions and identify who owns the system and its effects.
  • Market interaction: Consider whether the strategy may resemble others, crowd positions or respond similarly under stressed liquidity conditions, and what safeguards address those risks.

The FCA’s 21 August 2025 review examined a sample of 10 principal trading firms and emphasized governance, development and testing, risk controls, and market-abuse surveillance. Ten is the review’s sample size, not an estimate of industry-wide failure rates. The FCA said the review described existing algorithmic-trading controls and supervisory expectations; it did not create new requirements. A firm’s applicable legal duties depend on its jurisdiction and circumstances.

The FCA’s central warning was that “It is essential that firms’ controls and key oversight functions, including compliance and risk management, keep pace with the ever-increasing complexity and speed of financial markets and technological advancements.”

How to assess a trading system’s claims

  1. Ask what the system actually does. Distinguish analysis or signal generation from a system that can make or execute trades.
  2. Ask what evidence supports the performance claim. Seek out-of-sample results across relevant market regimes, with drawdowns and transaction costs included. A simulation, backtest or prediction score is not the same as verified live returns.
  3. Account for all costs and risks. Include spreads, fees and subscriptions, and understand the risk of the asset being traded.
  4. Check the downside and oversight. Find out who monitors the system, what limits constrain it, and how trading can be stopped or escalated when something goes wrong.
  5. Treat guarantees as a warning sign. No machine-learning model can eliminate uncertainty or promise protection from sudden market changes.
