Transferring property with debt attached can change three separate tax calculations: the amount realized, the gain (or loss) recognized now, and the basis and holding period of what is received. A liability assumption is not automatically taxable, but it is never ignored. In a corporate transfer, sections 357 and 358 usually control; in a partnership transaction, sections 752 and 731 generally determine whether debt relief is treated as a cash distribution. Section 1223 and Treasury regulation §1.1223-3 usually preserve qualifying holding periods.

Analyze the transaction in this order: identify the liability treated as assumed, measure the amount realized, test any nonrecognition exception, adjust basis, and then determine the holding period. The result depends on the transaction form, recourse or nonrecourse status, adjusted basis, debt allocations, business purpose, and partnership provisions.

Why a liability transfer can matter even when no cash changes hands

Tax law separates the economic fact of debt relief from the question of whether gain is recognized immediately. When another party takes responsibility for a liability, or when your share of partnership debt falls, you may be treated as receiving money even though you receive no check. That deemed money can enter the amount-realized calculation, reduce the basis of replacement property, or trigger gain if a statutory limit is exceeded.

  • Amount realized: the total economic value treated as received in the exchange, including qualifying liability relief.
  • Recognized gain: the portion of realized gain that must be reported currently after applying sections such as 357, 731, and 1031 where relevant.
  • Basis: the tax investment carried into stock, property, or a partnership interest for later gain or loss calculations.
  • Holding period: the period used to determine whether a later disposition meets capital-asset or section 1231 requirements.

A transaction can therefore have realized gain without current recognition, a lower basis without current tax, or a carryover holding period despite a change in who owes the debt.

Corporate transfers under sections 351 and 361

Section 357(a): the general nonrecognition rule

When a taxpayer transfers property in an otherwise qualifying section 351 exchange (a transfer to a corporation controlled by the transferors) or section 361 exchange (certain reorganizations), section 357(a) generally says that the corporation’s assumption of the transferor’s liability is not treated as money or other property. The assumption, by itself, ordinarily does not prevent nonrecognition.

That rule does not erase the liability from the transaction. Treasury regulation §1.357-1 explains that section 357(a) does not affect the rule requiring assumed liabilities to be taken into account in computing gain or loss realized under section 1001. The debt can increase the amount realized while still being excluded from the “money or other property” limitation used to determine how much gain is recognized in a qualifying exchange.

Section 357(b): tax-avoidance or no-business-purpose assumptions

Section 357(b) treats the assumption as money when the principal purpose is federal income-tax avoidance or when the assumption lacks a bona fide business purpose. This is a facts-and-circumstances test. A transaction should document the commercial reason for moving the liability, such as consolidating operating assets, refinancing, or aligning debt with the entity that will use the property. Merely labeling an assumption “business motivated” does not resolve the issue.

Section 357(c): liabilities greater than transferred basis

Section 357(c) generally recognizes gain when liabilities assumed, together with liabilities to which the transferred property is subject, exceed the adjusted basis of the property transferred. The rule is often described as the “liabilities-over-basis” rule. It can produce current gain even though the exchange otherwise qualifies under section 351 or 361.

Hypothetical illustration: assume property with an adjusted basis of $600,000 is transferred to a corporation subject to $700,000 of liabilities, and no statutory exception applies. The $100,000 excess is the potential section 357(c) gain. The actual calculation can be affected by the character and basis of specific assets, exceptions, and other provisions, so the example is not a substitute for a return-level computation.

How recourse and nonrecourse debt is classified

Section 357(d) supplies the measurement rule. For a recourse liability, the transferee is treated as assuming the debt when, based on all facts and circumstances, the transferee agreed to satisfy it and is expected to do so—even if the transferor remains legally liable to the lender.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A nonrecourse liability generally is treated as assumed by the transferee of property subject to that liability. Section 357(d) contains an exception when the owner of other assets agrees to, and is expected to, satisfy the debt. The legal documents, who controls the collateral, payment expectations, and the economic arrangement all matter.

Basis of stock or other property received

Section 358(d)(1) treats assumed liabilities as money received when determining the basis of stock or other property received. In practical terms, liability relief generally reduces the carryover basis produced by the exchange. Section 358(h) can require an additional reduction for certain liabilities after the section 358(d) computation, preventing an overstated basis.

These basis adjustments are distinct from recognition. A transfer can qualify for nonrecognition under section 357(a) while the stock basis is reduced under section 358(d), with a possible further section 358(h) adjustment.

Change in liability share Section 752 treatment Immediate basis effect
Partner’s share of partnership liabilities increases Deemed contribution of money Generally increases outside basis
Partner assumes more of the partnership’s debt as an individual liability Deemed contribution of money Generally increases outside basis
Partner’s share of partnership liabilities decreases Deemed distribution of money Generally decreases outside basis
Partnership assumes a liability previously borne by the partner Deemed distribution of money Generally decreases outside basis

Section 752(c) addresses liabilities to which property is subject. The allocation of recourse and nonrecourse debt, the partnership agreement, minimum-gain provisions, and the partners’ economic arrangements determine each partner’s share. A legal release from a lender is not the only relevant event; a change in the partner’s economic share can create the deemed transfer.

When debt increases outside basis

Internal Revenue Service Publication 541 (2025) states that a partner’s outside basis includes a share of partnership liabilities only when, and to the extent, the liability creates or increases basis in partnership assets, gives rise to a current deduction, or is a nondeductible, noncapital partnership expense. Ordinary unpaid payables do not automatically add basis merely because they appear on the partnership’s balance sheet.

When a partner’s allocated liability increases and the liability falls within one of those qualifying economic categories, the section 752 deemed contribution generally increases outside basis. The increase is not itself taxable income.

When debt relief triggers section 731 gain

A decrease in a partner’s liability share is a deemed money distribution under section 752(b). Section 731(a) generally recognizes gain only to the extent money distributed exceeds the partner’s adjusted basis in the partnership interest immediately before the distribution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Hypothetical illustration: a partner has $80,000 of outside basis immediately before a liability reallocation. The partner’s share of partnership liabilities falls by $100,000, creating a $100,000 deemed cash distribution. The excess, $20,000, is potential section 731 gain. Recognized gain or loss from a partnership-interest distribution is generally treated as gain or loss from the sale or exchange of the interest.

The computation is commonly expressed as:

New outside basis = old outside basis + deemed contribution from liability increase − deemed distribution from liability decrease + other required basis adjustments.

For the distribution test:

Potential section 731 gain = deemed money distribution − outside basis immediately before the distribution, but not below zero.

Holding periods when liabilities move with property

Carryover property holding periods

Section 1223(1) generally carries over the holding period of property exchanged when the replacement property has the same basis in whole or in part and the statutory capital-asset or section 1231 condition is satisfied. A liability transfer, standing alone, does not restart a carryover holding period when the exchange otherwise qualifies for substituted basis.

For example, if appreciated property is transferred in a qualifying nonrecognition exchange and the received stock has a substituted basis, the relevant portion of the property holding period generally continues in the stock. The debt assumption affects amount realized and basis calculations, but it is not, by itself, a new acquisition date.

Partnership-interest holding periods

Treasury regulation §1.1223-3 generally treats a partnership interest as having one undivided holding period unless portions were acquired at different times or were received in exchanges producing different holding periods. When a divided holding period is required, portions are allocated by relative fair market value.

The regulation also provides that deemed contributions and distributions under section 752 are disregarded to the extent specified in the regulation. A routine liability reallocation therefore does not automatically split or restart a partner’s holding period. A partner can nevertheless have separate holding-period portions when interests were acquired in distinct transactions or when different exchanges generated different holding-period results.

A practical analysis sequence

  1. Identify the transaction form. Determine whether the event is a corporate section 351 or 361 exchange, a partnership contribution, distribution, interest transfer, or another transaction. The governing provisions differ.
  2. Classify every liability. Separate recourse and nonrecourse debt, liabilities to which property is subject, and ordinary payables. For partnerships, compute each partner’s allocation under the agreement and applicable minimum-gain rules.
  3. Determine the liability treated as assumed. For recourse debt, examine who agreed to pay and who is expected to pay. For nonrecourse debt, apply the property-subject-to rule and its statutory exception.
  4. Measure the amount realized or deemed money. In a corporate exchange, include assumed liabilities when computing realized gain under section 1001. In a partnership, quantify the section 752 increase or decrease.
  5. Apply the recognition test. Check section 357(a), then test section 357(b) and section 357(c). For a partnership, compare the section 752 deemed distribution with outside basis under section 731(a).
  6. Recompute basis. Apply section 358(d) and any section 358(h) adjustment to corporate property or stock. For a partnership interest, add deemed contributions, subtract deemed distributions, and make all other required basis adjustments.
  7. Determine the holding period. Apply section 1223 to substituted-basis property. For partnership interests, check whether separate acquisition dates or exchange types require divided holding periods under regulation §1.1223-3.
  8. Document the facts. Keep the debt agreements, payoff or assumption documents, allocation schedules, adjusted-basis workpapers, partnership agreement, and evidence of business purpose. The result is highly fact dependent.

Common mistakes and how to correct them

“No cash changed hands, so there is no gain.”

Debt relief can be treated as money. Recalculate amount realized under section 1001, or the deemed distribution under section 752, before concluding that no gain exists.

“Section 357(a) makes the debt irrelevant.”

Section 357(a) generally protects qualifying nonrecognition, but section 357(b) and section 357(c) can override that result. The liability still enters the realized-gain calculation and can reduce received basis.

“Every partnership liability increases basis.”

Publication 541 limits basis inclusion to liabilities that create or increase basis in partnership assets, produce a current deduction, or are nondeductible, noncapital partnership expenses. Classify the liability before adding it to outside basis.

“Debt relief always creates a new holding period.”

A qualifying substituted-basis exchange generally carries over the property holding period. A section 752 deemed distribution or contribution is also not automatically a new acquisition event for a partnership interest. Check whether the interest was actually acquired in separate transactions.
